How to Rebalance a Portfolio When Some Investments Outperform Others

When one investment rises faster than the rest, it can become a larger percentage of your portfolio than you intended. Compare your current percentages with your target allocation first. If the target still matches your goals, time horizon, financial situation, and risk tolerance, rebalance to bring risk back toward that plan—not to chase or punish recent performance. You can sell part of an overweight holding, direct new money and portfolio distributions to underweighted assets, or use a combination while considering taxes, fees, and transaction costs.

What “outperformed” means for rebalancing

In this context, an investment or asset category has outperformed when its value has increased faster than other holdings. Even if you have not traded, the winner now makes up a larger share of the portfolio. That changes the portfolio’s exposure and potentially its risk.

For example, Investor.gov uses a portfolio whose target is 60% stocks. If stocks rise until they represent 80% of the account, the investor is no longer taking the level of stock exposure specified by the original plan. Rebalancing means moving toward the intended mix by selling some stocks, adding to the other categories, or doing both.

The same issue can occur on a smaller scale. A fund, stock, bond category, or cash position can drift above or below its planned weight as prices and distributions change. The portfolio can therefore become unbalanced without any new investment decision by you.

Rebalancing is not a prediction that the winning asset will fall or that the lagging asset will rise. It restores the relationship between your holdings and your investment plan. Vanguard describes the purpose succinctly: “The purpose of rebalancing is to manage risk, not maximize returns.”

Decide whether the target allocation still fits

There are two separate decisions. First, decide whether your target mix remains appropriate. Second, decide how much drift to correct and how to do it.

A target may need to change when your goals, time horizon, financial circumstances, or risk tolerance change. Someone approaching a planned withdrawal, for instance, may reasonably review the amount of portfolio risk they intend to accept. A category’s recent performance alone is not a reason to raise its target weight. Changing the plan because an asset recently won is a performance-chasing decision, not ordinary rebalancing.

  • Keep the target when your objectives, time horizon, finances, and tolerance for losses are substantially unchanged.
  • Review the target when a goal, withdrawal date, income need, emergency-reserve situation, or ability to withstand losses has changed.
  • Separate plan changes from drift corrections. A new target is a change to your investment policy; rebalancing is bringing the existing portfolio back toward that policy.

The SEC’s Investor.gov guide explains that rebalancing can keep a portfolio from overemphasizing an asset category and return it to a level of risk that feels comfortable. It does not promise a higher return.

Measure the drift before placing a trade

  1. List every holding and its current value. Group individual funds, stocks, bonds, and cash into the asset categories used by your plan. Use the same classification method you used when setting the target.
  2. Calculate each current percentage. Divide a holding or category’s value by the total portfolio value and multiply by 100.
  3. Write down the target percentage. Include the target for each category, not just the stock-versus-bond headline.
  4. Calculate the percentage-point difference. Subtract the target from the current allocation. A positive result is overweight; a negative result is underweight.
  5. Check the account type and cash flows. Note whether the money is in a taxable account or a tax-advantaged arrangement, and identify upcoming contributions, dividends, interest, or withdrawals.

Use percentage points, not a relative percentage description. A category moving from a 30% target to 35% is five percentage points overweight. That distinction matters when you set a review rule.

Review the whole allocation rather than focusing only on the investment that attracted your attention. One category may be overweight while another is also overweight because the target categories were defined differently. A complete list shows which changes would actually move the portfolio toward its intended risk.

Choose a rebalancing method

Method What you do Main trade-off
Sell and buy Sell part of an overweight asset and use the proceeds to buy underweighted categories. Corrects drift directly, but can create transaction costs and taxable gains in a taxable account.
Use new contributions Send ongoing contributions toward categories below target. Can reduce drift without selling appreciated holdings, but works gradually and requires available contributions.
Use dividends and interest Direct portfolio distributions to underweighted categories instead of automatically reinvesting in the same holding. Uses ordinary cash flows to reduce trading, but the amounts may be too small to correct a large gap quickly.
Fund withdrawals from an overweight When taking money out, sell or withdraw from a category that is above target, where appropriate. Can improve the mix while meeting a cash need, though the withdrawal still has account and tax implications.
Rebalance partially Correct the largest deviation or move partway toward target. May limit taxes and costs, but leaves some residual drift.
Change the target Adopt a different intended allocation because your circumstances or plan changed. Changes the investment policy; it is not a response to short-term performance alone.

No method is best for every investor. Compare how close each approach gets you to the intended risk, its tax and transaction consequences, the cash available, and whether you can repeat it consistently.

A cash-flow approach is often easiest to apply when contributions or distributions occur regularly. It may not be sufficient when the overweight is large or contributions are infrequent, so check the resulting percentages after each meaningful cash flow. A sale-and-buy approach is more immediate, but the speed of correction should be weighed against the costs of creating the trades.

How to rebalance step by step

1. Confirm the policy you are trying to maintain

Write the target allocation and the reason for it. Include any limits that matter to you, such as a maximum stock percentage or a minimum cash reserve. If you cannot explain why the target exists, pause and review the plan before trading.

2. Identify the largest and most consequential drift

Prioritize categories that are materially above or below target and that change the portfolio’s risk most. A small difference in a minor holding may not deserve the same action as a substantial increase in the largest risk-bearing category.

3. Test cash-flow rebalancing first

Redirect new contributions to underweighted categories. If your account allows it, direct dividends and interest there as well. For planned withdrawals, consider taking money from an overweight category. This can move the portfolio toward target without selling an appreciated position.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Decide whether a sale is necessary

If cash flows will not close the gap in a reasonable period, sell enough of an overweight holding to fund purchases of underweighted categories. A partial adjustment is legitimate; you do not have to reset every percentage exactly in one transaction.

5. Check costs and taxes before submitting orders

Investor.gov cautions that rebalancing may create transaction fees or tax consequences. In a taxable account, review the lots you would sell and their cost basis. Vanguard suggests considering shares with a higher cost basis when that helps limit taxable gains and focusing on materially overweighted or underweighted areas. These are general approaches, not a calculation of your liability.

6. Place trades that match the plan

Use the exact asset categories in your policy, verify the order amount, and check whether the transaction will be a sale, exchange, or purchase under your account’s rules. Avoid adding a new asset merely because it recently performed well; the objective is to restore the chosen mix.

7. Recalculate after the trades

Use the completed orders and any price movement to determine the new percentages. A trade that looks proportionate before execution may leave a different result if the market moves or if fees are deducted. The aim is alignment with the target, not mathematical perfection at every moment.

8. Record the result and the next review date

Save the before-and-after percentages, trades, costs, and the reason for the decision. A written record makes the process repeatable and helps you distinguish a planned rebalance from an emotional reaction to market news.

How often should you rebalance?

There is no universal schedule or threshold established by the cited guidance. Vanguard discusses two practical approaches:

  • Calendar-based review: inspect the portfolio on a set schedule, such as annually. Vanguard says annual rebalancing is optimal for many investors and also emphasizes choosing a schedule you can follow.
  • Threshold-based review: act when an allocation moves a chosen number of percentage points away from target. Vanguard gives a 70/30 portfolio with a five-percentage-point drift as an illustration.

The 70/30 and five-point example is not a universal prescription, and an annual review is not a guarantee of better results. The useful discipline is to choose a method in advance, compare actual allocations with targets, and avoid reacting to daily price movements. Your threshold should reflect your plan, account costs, tax situation, and ability to monitor the portfolio.

Whichever approach you choose, apply it consistently. Changing the threshold whenever markets are volatile defeats the purpose of having a process. Conversely, a schedule that is so frequent that it encourages constant trading may be difficult to follow and may create unnecessary costs.

Taxes, fees, and account location

Taxable accounts

Selling an appreciated holding can create a reportable gain, while selling a position at a loss can have different consequences. The result depends on jurisdiction, account records, holding period, cost basis, and other transactions. The available guidance does not provide enough information to calculate an individual tax bill or state a tax rate.

Before selling, compare the benefit of reducing the drift with the likely tax and transaction costs. You may choose a smaller sale, use new cash first, or sell lots whose basis better fits your objective. Do not assume that a particular lot-selection method or transaction will produce a specific tax outcome.

Tax-advantaged accounts

Tax treatment can differ from a taxable brokerage account, but the exact rules depend on the account arrangement and jurisdiction. Review the account’s rules and records before trading. A tax-advantaged label does not remove the need to check fees, restrictions, or withdrawal consequences.

Across multiple accounts

If your plan treats several accounts as one household portfolio, calculate the combined allocation before deciding what to trade. You may be able to direct contributions in one account or make a sale in another to reach the household target. Keep account-specific rules and ownership separate while evaluating the overall mix.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When professional help is sensible

Consider a qualified tax professional for material gains, multiple account types, complex cost-basis records, concentrated positions, or a planned withdrawal with significant tax consequences. General rebalancing guidance cannot replace advice based on your complete circumstances.

Should you sell your winners and buy laggards?

Sometimes, but only to restore a target that still fits. “Winner” and “laggard” describe what has happened, not what will happen next. Selling a winner does not guarantee that the laggard will outperform, and buying more of a lagging category is not automatically prudent if your goals or risk tolerance have changed.

The decision is stronger when the holding is above its target, the target remains appropriate, and the trade improves the portfolio’s intended risk after considering taxes and costs. It is weaker when the only reason is fear of missing out, fear that a recent winner must immediately fall, or a desire to predict the next market leader.

Common mistakes and how to avoid them

  • Rebalancing from headlines: Daily news can make small moves feel urgent. Use your written schedule or threshold instead.
  • Changing the target after every rally: A new target should follow a change in goals, horizon, finances, or risk tolerance—not simply recent returns.
  • Ignoring the whole portfolio: Review all relevant accounts if your plan treats them as one household allocation. A single account may look balanced while the combined portfolio is not.
  • Forgetting cash and distributions: Contributions, dividends, and interest can reduce the need for sales when directed deliberately.
  • Assuming exact restoration is required: A partial move can be reasonable when a full reset would create disproportionate costs or taxes.
  • Using an unverified tax assumption: Account type, jurisdiction, basis, and holding period matter. Check the facts before selling.
  • Failing to classify holdings consistently: If the categories used for current values differ from those used for the target, the calculated drift will be misleading.
  • Confusing rebalancing with performance maximization: The purpose is risk management and alignment with goals, not market timing.

A practical decision checklist

  • What is the current percentage of each asset category?
  • What is the target percentage and why was it chosen?
  • Has a goal, time horizon, financial circumstance, or risk tolerance changed?
  • Which category is most materially overweight or underweight?
  • Can contributions, dividends, interest, or planned withdrawals correct part of the drift?
  • What fees, spreads, restrictions, or tax consequences could a sale create?
  • Would a partial correction achieve the main risk-management objective?
  • Am I reviewing all accounts that belong in the same allocation plan?
  • When will you review the portfolio again under the same process?

Frequently asked questions

How do I rebalance when one investment has outperformed?

Compare its current percentage with the target percentage. If the target still fits your circumstances, direct new contributions and distributions to underweighted categories, then sell part of the overweight if cash flows are insufficient. Consider taxes and transaction costs before trading.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Should I always sell my winners?

No. Sell only when doing so helps restore an appropriate target allocation and the benefit of reducing risk outweighs the costs and tax consequences. Recent performance alone is not a reason to sell.

Can I rebalance without selling and paying taxes?

Often you can reduce drift gradually by directing contributions, dividends, and interest to underweighted assets. Planned withdrawals can also come from an overweight category. These methods may not correct a large gap quickly, so a partial sale may still be necessary.

How often should I rebalance?

Choose a repeatable calendar or threshold-based process. Vanguard discusses annual reviews and illustrates a five-percentage-point trigger for a 70/30 portfolio, but neither is a universal rule or guarantee.

What if my target allocation no longer feels right?

Review the target before trading. Changes in goals, time horizon, financial circumstances, or risk tolerance can justify a new allocation. That is an investment-plan change, not simply a correction for recent performance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do taxes work the same in every account?

No. Taxable and tax-advantaged arrangements can have different consequences, and the result depends on jurisdiction, cost basis, holding period, and account rules. Seek qualified tax advice when the amounts or records are significant.

The bottom line

When an investment outperforms and grows beyond its target weight, first verify that the target still matches your life and risk capacity. If it does, use a consistent review process to move back toward the target. Direct cash flows to underweighted categories when practical, sell only as much of an overweight as needed, and weigh taxes and transaction costs before acting. Rebalancing is a way to maintain an investment plan and its intended risk—not a promise that selling winners and buying laggards will produce higher returns.
