Rebalance by returning your total portfolio to a target mix of stocks, bonds, cash and other assets that still matches your goals, time horizon and risk tolerance. First measure the drift across all accounts, then decide whether each lagging holding still has a job in that plan. Use new contributions and income to fill underweight areas where possible; sell only the positions that are oversized, redundant or no longer suitable, and account for taxes and trading costs before placing orders.
The U.S. Securities and Exchange Commission (SEC) defines rebalancing as “bringing your portfolio back to your original asset allocation mix.” That is a risk-management process, not a prediction that a recent loser will recover.

What rebalancing means when several holdings are down
A portfolio can look very different from the plan you selected because prices move at different speeds. If shares in one asset class fall while other assets hold up, the falling positions become a smaller percentage of the whole. If several holdings fall together, the portfolio may also become more concentrated in the positions that did not fall, or in a single sector, country or investment style.
Rebalancing addresses the portfolio’s current weights, not the leaderboard of recent returns. You compare the actual allocation with a written target, decide which exposures are outside the limits you set, and make the smallest practical trades needed to restore the intended risk mix. A losing price is one piece of information in that review; it is not, by itself, an instruction to sell or buy.

Why multiple underperformers require a portfolio-level diagnosis
Several losses may be one exposure wearing several labels
Funds that appear different can own many of the same companies. A broad stock fund, a technology fund and an employer plan fund may all have substantial exposure to the same large firms. Likewise, several bond funds can share duration, issuer or credit risk. Count the underlying exposure rather than the number of account lines. Review fund top holdings, sectors, geography, bond quality and maturity, and the percentage represented by any one company or theme.
A falling position can be either a healthy rebalance or a broken thesis
Suppose a diversified stock fund is down but still provides the low-cost, broad exposure specified in your plan. Its decline may simply be the reason it is now underweight. By contrast, a narrow holding may have become too risky, too expensive, duplicated elsewhere or mismatched with the purpose for which you bought it. Rebalancing gives you a disciplined place to make that distinction.

Do not confuse diversification with a guaranteed outcome
Restoring a mix can reduce unintended concentration, but it cannot assure a profit or prevent future losses. There is no universal return figure for rebalancing after underperformance, and a position that has fallen can continue to fall. The decision should be based on role, risk, cost and fit with the plan, not on a forecast that the market will reverse next month.
Step 1: Write down the target before looking for trades
Record the allocation you intend to maintain. At minimum, list target percentages for stocks, bonds, cash and any other material category. Add limits that matter to you, such as a maximum size for one company, a sector ceiling, a minimum cash reserve or a cap on a speculative sleeve. Tie each number to the goal it serves.
- Goal: identify what the money is for, such as retirement, a home purchase or an emergency reserve.
- Time horizon: note when withdrawals are expected and whether the date is flexible.
- Risk tolerance and capacity: consider both your willingness and your financial ability to withstand a decline.
- Account constraints: mark which assets sit in taxable accounts, retirement accounts or other account types.
- Position and sector limits: write any concentration boundaries before emotions from the recent decline influence them.
The target is a decision rule, not a permanent promise. Do not change it merely because one holding has recently outperformed or underperformed. Revisit it when your goals, time horizon, risk tolerance or financial circumstances materially change.
Step 2: Measure actual weights across every account
Build one household-level inventory if your plan is intended to cover all of your investments. Include workplace plans, individual retirement accounts, taxable brokerage accounts, cash awaiting investment and any other portfolio assets that are part of the same objective. For each holding, record its current market value, account type, asset-class exposure and percentage of the total.

Then look through the labels. A fund called “balanced” may contain both stocks and bonds; a target-date fund may already rebalance internally; and a cash-like position may not play the same role as a long-term bond fund. Use the latest available holdings and allocation information from the fund provider, and note the date of that information.
Checks that reveal hidden drift
- Asset class: compare total stock, bond, cash and other percentages with their targets.
- Geography: identify whether domestic or international exposure has become dominant.
- Sector: add sector weights across funds instead of reading each fund in isolation.
- Company concentration: total direct shares plus the same company held through funds.
- Style and duration: check whether value, growth, small-company, short-term or long-term exposures have accumulated unintentionally.
- Overlap: list the largest common holdings and similar mandates among funds.
Calculate drift as the actual percentage minus the target percentage. A position can be down in dollars yet still be overweight if everything else fell more. Conversely, a position with a modest gain can be underweight if another part of the portfolio rose sharply.
Step 3: Classify each underperforming holding
Review every laggard against the same questions. This prevents a recent price chart from deciding the portfolio’s future.
Keep it when the role still fits
Keeping a holding can be reasonable when its asset-class role, diversification benefit, cost, liquidity and risk level remain consistent with the written plan. A broad position may be retained even after a poor period if it is still the intended way to obtain that exposure. “Keep” does not mean “leave the position at any size”; it may still need to be trimmed or topped up to the target weight.

Consider reducing or replacing a position when one or more of these conditions applies:
- It is larger than the position or sector limit you set.
- Its expenses, trading spread or other costs are no longer acceptable for its role.
- Its risk has changed, or it no longer matches the goal or time horizon.
- It duplicates another holding and adds little diversification.
- The investment mandate, management, structure or liquidity has changed in a way that breaks your original rationale.
Write the reason for the action before submitting an order. “It went down” is a description of performance, not an investment thesis.
Do not add solely because the price fell
Buying more can increase an underweight position when that exposure remains appropriate. It can also deepen a concentration problem when the underlying business, sector or fund no longer belongs in the plan. Require the same role-and-risk test for a purchase that you would require for a sale.

Step 4: Use cash flows before selling
Direct new contributions, dividends and interest toward underweight categories. This can restore the mix without realizing gains and may reduce commissions, spreads and tax paperwork. In a workplace plan, changing the direction of future payroll contributions may be simpler than exchanging existing holdings. In a taxable account, reinvesting distributions into an underweight asset can gradually correct drift.

Cash flows are most useful when they are large enough to narrow the gap within your chosen review period. If the portfolio remains outside its limits after contributions are applied, proceed to the minimum trades required. Do not hold excessive idle cash merely to avoid every sale if doing so defeats the target allocation or a stated emergency-reserve need.
Step 5: Trade the minimum needed to restore the mix
- Rank the gaps. Identify the largest overweight and underweight exposures relative to the target and any position limits.
- Apply available cash flows. Route contributions and income to the underweight areas first.
- Choose the least disruptive transaction. Prefer an exchange or sale that corrects the drift while preserving diversification and liquidity.
- Check the account consequences. Before a taxable sale, review cost basis, holding period, unrealized gain or loss and transaction costs for the specific tax lots.
- Place orders deliberately. Confirm the asset, quantity, order type, account and settlement details; avoid converting a rebalance into an unplanned market-timing trade.
- Record the rationale. Save the target, pre-trade weights, transactions and post-trade allocation.
“Trade the minimum” does not mean ignoring a serious concentration. It means correcting the measured problem rather than liquidating every position that recently disappointed you.
Taxable-account decisions: gains, losses and wash-sale risk
A sale in a taxable account can create a realized capital gain or loss. The result depends on the lot’s cost basis, holding period, sale price and the tax rules that apply to your jurisdiction and account. A loss may have tax value, but it should not be harvested blindly if the replacement creates unwanted concentration or fails to match the target.
Wash-sale rules can limit the tax treatment of a loss when you buy the same or a substantially identical investment within the applicable period. The precise rule and reporting treatment depend on jurisdiction and circumstances, so check current IRS or local tax guidance and ask a qualified tax professional for individualized advice. Retirement accounts have different tax mechanics from taxable accounts; do not assume a transaction has the same consequence in both.

| Exposure | Target | Actual | Drift | Initial observation |
|---|---|---|---|---|
| Broad stock funds | 45% | 36% | -9 percentage points | Down and underweight |
| Sector fund | 10% | 16% | +6 percentage points | Down from its peak but still concentrated |
| International stock fund | 5% | 3% | -2 percentage points | Underweight |
| Bond funds | 30% | 31% | +1 percentage point | Near target |
| Cash | 10% | 14% | +4 percentage points | Above target |
Three observations follow. First, the sector fund can be a losing position and still be overweight; buying more because it is cheaper would increase the concentration. Second, the broad stock funds are underweight even though they also lost money, so new contributions could go there. Third, the investor has more cash than the target, which may fund purchases without selling bonds.
The investor would next verify whether the sector fund still earns its place. If it is too narrow or duplicates the broad funds, a partial sale could move it toward the limit. If its role remains valid, the investor could use cash flows to buy the broad and international categories while trimming only enough of the sector exposure to restore the chosen bands. The exact trades depend on tax lots, costs and the investor’s written limits.

No calendar or threshold is universally optimal. The useful rule is the one you can monitor and execute consistently without creating unnecessary tax and transaction costs.
| Rule | How it works | Monitoring burden | Trading and drift control | Tax and cost exposure |
|---|---|---|---|---|
| Calendar | Review and rebalance on a set interval, such as every six or twelve months. | Predictable; little day-to-day checking. | Simple, but drift can persist between review dates. | May trade when drift is small, creating avoidable costs. |
| Threshold | Trade only when an allocation moves beyond a band you choose. | Requires periodic measurement or alerts. | Responds directly to material drift; may trigger at inconvenient times. | Can reduce small trades, but frequent volatility around a boundary can increase turnover. |
| Combined | Review on a schedule and trade only when a threshold is breached. | Moderate and easier to document. | Balances calendar discipline with drift control. | Still requires a tax-lot and cost check for each triggered trade. |
The SEC uses six- or twelve-month intervals as examples in its investor education. Vanguard says an annual review is practical for many investors, while Fidelity describes combining a schedule with a threshold. Those are examples, not commands. Choose a frequency that fits the number of accounts, how quickly your allocation can change and how costly trades are in your situation.
DIY rebalancing versus an automated service
Automation can reduce the chance that a review is forgotten, but it does not decide whether a particular underperformer still belongs in your plan. Compare the trade-offs before delegating the process.
| Factor | DIY approach | Automated or robo-adviser service |
|---|---|---|
| Automation | You calculate drift, select trades and schedule reviews. | The service can monitor and place rebalancing trades according to its settings. |
| Fees | You may pay fund expenses, commissions or spreads; there is no separate management fee unless you hire advice. | May add a management or platform fee on top of underlying investment costs; read the current fee schedule. |
| Tax handling | You control tax lots, loss harvesting decisions and timing, but must do the work. | Some services offer tax-aware features; coverage, limits and account eligibility vary. |
| Control | Full control over targets, exclusions, position limits and the reason for every trade. | Convenient, but the service’s model, bands and eligible investments may constrain choices. |
| Account coverage | You can coordinate workplace plans, retirement accounts and taxable accounts in one household plan. | Automation may apply only to accounts held on the platform; outside accounts may be omitted from the calculation. |
Whichever method you use, verify that the target allocation includes all relevant accounts and that the service is not rebalancing one account in a way that creates an unintended household concentration elsewhere.

How often to review after underperformance
Review after a meaningful market move, a contribution or withdrawal that changes the mix, or a change in your circumstances. A written calendar, a threshold, or both keeps the process from becoming a daily reaction to price headlines. Checking constantly can encourage performance chasing; never checking can allow concentration to grow.
Best Value
At each review, compare actual weights with the same targets and bands. Do not reset the target simply because the current allocation feels more comfortable after a rally or more frightening after a decline. Change the target only when the underlying plan has changed—such as a shorter time horizon, a new spending need, a different risk capacity or a revised emergency reserve.
Post-trade verification checklist
- Confirm the new asset-class, sector and geographic percentages.
- Recalculate company and fund overlap, including positions held in other accounts.
- Check that the transaction used the intended tax lot and account.
- Review commissions, spreads, fund expenses and any applicable service fee.
- Verify that cash needed for near-term spending or emergencies remains available.
- Record the date, target, trigger, trades and next review date.
Common mistakes and how to correct them
Selling every loser
Problem: the portfolio abandons an appropriate exposure because its recent return was poor. Correction: evaluate role, risk, cost and overlap first; sell only when the holding no longer fits or is oversized.
Buying the deepest decline
Problem: a lower price is treated as proof of value. Correction: buy only to fill a documented underweight or to maintain a suitable position limit.
Rebalancing one account in isolation
Problem: the trade fixes one account but leaves the household overexposed elsewhere. Correction: calculate totals across all accounts that serve the same goal.
Ignoring overlap
Problem: several funds appear diversified but own the same companies or sectors. Correction: inspect top holdings, sector and geographic weights before adding another fund.
Forgetting taxes and costs
Problem: a small drift correction creates a large taxable gain, spread or fee. Correction: use cash flows first, compare tax lots and trade only when the risk benefit justifies the cost.
Changing the rule during stress
Problem: the investor abandons the target after a sharp decline or chases whichever category recently rose. Correction: follow the written calendar or threshold and amend it only after a deliberate plan review.
When professional help is warranted
Consider individualized advice when accounts span multiple jurisdictions or tax treatments, concentrated employer stock creates a large exposure, selling could produce substantial gains, withdrawals are near, or you cannot define a target that matches your circumstances. An adviser or tax professional can help coordinate allocation and tax decisions, but you still need to understand the target, fees, conflicts and account coverage before authorizing trades.
