How to Qualify for a Tax-Deferred Section 351 Exchange

A Section 351 exchange generally qualifies for tax nonrecognition when one or more people transfer property to a corporation solely for its stock and, immediately afterward, those transferors control the corporation. Control means at least 80% of the total voting power and at least 80% of every other class of stock. Cash or other property received with the stock can create current gain, liabilities require separate analysis, and the corporation and each transferor must attach a complete statement of facts to the relevant returns.

What Section 351 does—and what it does not do

Internal Revenue Code §351(a) states: “No gain or loss shall be recognized if property is transferred to a corporation by one or more persons solely in exchange for stock in such corporation and immediately after the exchange such person or persons are in control.” The rule is a nonrecognition provision. It generally postpones recognition of the built-in gain in contributed property rather than permanently eliminating that gain.

That distinction matters when the corporation later sells the property, distributes it, or a shareholder later disposes of the stock. The transaction documents and tax records must preserve the property’s adjusted basis, fair market value, the stock issued, any money or other property received, and liability information so later tax consequences can be modeled correctly.

Section 351 is not an automatic result of incorporating a business. The exchange must satisfy each statutory element at the time of the transfer, and special rules can change the result for liabilities, preferred stock, services, foreign corporations, and other facts. The governing authorities include §351, the control definition in §368(c), Treasury Regulation §1.351-1, and IRS Publications 542 and 544.

The qualification checklist

Requirement What must be true Evidence to assemble Common failure point
Property is transferred One or more persons transfer identified property to a corporation. Ownership records, descriptions, adjusted basis, fair market value, and transfer documents. Unclear ownership or incomplete valuation and basis records.
Stock is the consideration The transfer is solely for corporation stock to obtain full nonrecognition under §351(a). Share-issuance records, capitalization table, and closing statement. Cash, securities, debt instruments, or other property is received alongside stock.
Immediate control Immediately after the exchange, the transferor or transferor group owns at least 80% of total voting power and at least 80% of every other stock class. Articles, bylaws, voting agreements, share ledger, and post-closing ownership schedule. Testing only voting power while overlooking a separate nonvoting or preferred class.
Stock terms reviewed Preferred-stock terms and any nonqualified preferred stock are analyzed under the applicable rules, including §351(g). Certificate of incorporation, preferred-stock terms, redemption rights, and distribution preferences. Assuming every instrument labeled stock receives identical treatment.
Boot identified Money and the fair market value of other property received by each transferor are separately measured. Funds-flow schedule, property descriptions, values, and recipient-by-recipient allocation. Netting or overlooking noncash consideration.
Liabilities analyzed Assumed liabilities and liability-related exceptions are reviewed under current law, including §357 rules. Debt agreements, payoff letters, assumption agreements, and liability balances. Treating every assumed liability as either harmless or automatically taxable.
Statement attached The corporation and each person involved attach the complete §1.351-3 statement of facts to the return for the exchange year. Final transaction narrative and supporting schedules. Filing returns without the required statement or with inconsistent facts.

Step 1: Identify and document the property being transferred

Begin with an asset-by-asset inventory. Section 351 is directed to a transfer of property to a corporation in exchange for stock, so the closing file should identify exactly what each person contributes and establish that person’s ownership.

Create a property schedule

For every contributed asset, record a plain-language description, legal owner, date acquired, adjusted tax basis, fair market value, and the corporation’s stock issued in return. If several assets are contributed together, list them separately rather than using a single blended description. This schedule supports the control analysis, boot computation, basis modeling, and the required statement of facts.

Separate valuation from basis

Fair market value and adjusted basis answer different questions. Fair market value helps measure the economic value transferred and the value of any nonstock property received. Adjusted basis is the tax-history figure that determines the amount of built-in gain or loss carried into the transaction. Keep both figures, identify who prepared them, and retain the underlying valuation and ownership records.

Confirm the recipient is a corporation

Confirm the legal entity receiving the property, its jurisdiction, and the date on which the stock is issued. The capitalization table should match the governing documents and the closing records. If the transaction involves a foreign corporation, services, or unusual entity classifications, obtain a separate analysis because additional provisions can affect the result.

Step 2: Confirm that stock is the consideration

For full nonrecognition under the basic rule, the property must be exchanged solely for stock. Review the closing statement and funds flow for every transferor, not just the headline share issuance.

What to inventory as possible boot

List cash, securities, debt instruments, and any other property received from the corporation or in connection with the exchange. A transfer can satisfy the broad structure of Section 351 while still producing current gain if a transferor receives boot. The analysis is performed for each transferor, so one person’s cash or property cannot be ignored because another person received only stock.

Stock is not a blank check

Read the actual stock terms. Voting rights, liquidation preferences, redemption provisions, distribution rights, and other features can affect whether an instrument is treated as qualifying stock. IRS Publication 544 specifically flags Section 351(g) for nonqualified preferred stock. Do not decide the issue from the instrument’s label alone.

Step 3: Pass the immediate 80% control test

Control is measured immediately after the exchange. Under §368(c), the transferor or transferor group must own at least 80% of the combined voting power of all classes entitled to vote and at least 80% of the shares of every other class of stock.

Test voting power

Prepare a post-closing capitalization table showing every voting class, the number of shares or units outstanding, the votes attached to each, and the portion held by the contributing person or group. The test is not satisfied merely because contributors hold 80% of the economic value if their voting power is lower.

Test each other class

Run a separate 80% test for every class that is not included in the combined voting-power calculation. A transferor group could pass the voting test yet fail because it owns less than 80% of a separate nonvoting or preferred class.

Use the correct timing

The relevant snapshot is immediately after the exchange. Include shares issued in the transaction and account for any shares held by others at that moment. Later changes in ownership do not retroactively change the measurement, although a planned simultaneous issuance, transfer, or redemption can affect what the post-closing capitalization actually is.

Aggregate contributors when the transaction is coordinated

When several persons transfer property as part of one transaction, their interests may be aggregated for the control test. Document the common transaction, each contribution, each stock issuance, and the combined post-closing ownership. Do not assume aggregation applies to unrelated transfers that merely occur near one another in time.

  • [Dont Hesite to Order] 24 hours customer services and professional technology team are standing by

Step 4: Review stock terms and special provisions

Standard common stock is not the only issue. Preferred-stock terms and nonqualified preferred stock can bring Section 351(g) into the analysis. Review whether a class has unusual redemption, conversion, dividend, liquidation, or voting features and whether those terms alter the tax characterization.

Other provisions can matter when the transaction includes services, a foreign corporation, or facts outside a straightforward domestic property-for-stock contribution. The general checklist is necessary but not sufficient in those situations. Put the unusual terms in front of a tax professional before signing the transfer documents.

Step 5: Inventory boot and calculate possible current gain

Section 351(b) addresses money and other property received in addition to stock. Gain is recognized up to the amount of money and the fair market value of other property received. Section 351(b) does not recognize a loss.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Build a recipient-by-recipient boot schedule

  1. Identify every transferor and the stock issued to that person.
  2. List cash received by that person.
  3. Describe each security, debt instrument, or other property received and determine its fair market value.
  4. Record when and from whom the item was received and how the documents characterize it.
  5. Compare the total boot with the gain inherent in that transferor’s contributed property and obtain a professional computation of the recognized amount.

The practical consequence is that an otherwise qualifying exchange can produce some current gain without becoming wholly taxable as a sale. Because the rule limits recognized gain to the applicable amount and does not recognize loss, a transferor should not net a potential loss on one asset against boot-related gain on another without advice on the exact computation.

Do not overlook noncash consideration

Cash is easy to see on a funds-flow statement; property is easier to miss. Securities, debt instruments, release of an obligation, or another asset can be relevant even when no money changes hands. Ask for a written allocation of all consideration before the return is prepared.

Step 6: Analyze liabilities separately

An assumption of liabilities is not simply treated as cash or other property under the general rule. Liability assumptions have their own exceptions and gain rules, so the debt schedule must be analyzed separately under current §357 provisions.

Assemble the liability file

  • List every liability connected with the contributed property.
  • Identify the obligor before the exchange and the party responsible afterward.
  • Attach loan agreements, payoff statements, assumption agreements, and closing calculations.
  • Distinguish liabilities assumed by the corporation from liabilities paid, refinanced, or left with the transferor.
  • Reconcile the liability balances to the transaction documents and the return schedules.

Understand the §357(c) warning

Excess-liability rules can create gain in circumstances that otherwise look like a nonrecognition exchange. The precise §357(c) computation depends on the transaction facts and is not a simple substitute for the boot calculation. Have a current professional analysis quantify any potential excess-liability gain before filing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 7: Coordinate multiple transferors

Several people can participate in one Section 351 exchange. Their contributions and stock issuances should be documented together, and their combined ownership can be relevant to the immediate-control test.

Prepare a single transaction map

Show each contributor, the property contributed, the stock received, any cash or other property received, liabilities associated with the transfer, and the resulting ownership percentage. The map should identify the closing date and explain why the transfers are part of one coordinated transaction.

Check each person separately as well as the group

Aggregation can help satisfy control, but it does not erase each person’s own tax items. Boot, basis, liabilities, and reporting obligations still need to be traced to the appropriate transferor. Make sure the corporation’s records and every transferor’s return describe the same facts.

Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Support on Ko-Fi

Basis and later consequences: why “tax-deferred” is the right description

Section 351 generally defers recognition; it does not erase built-in gain. The corporation and shareholders must preserve the tax history of the contributed property and the stock issued. A later sale, distribution, or stock disposition can bring that deferred economics into a taxable calculation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Before closing, create a basis workbook that ties each asset’s adjusted basis and fair market value to the stock issuance, boot, and liability schedules. Keep the workbook with the executed contribution agreement and the annual tax records. If the transaction includes several assets or transferors, avoid a single aggregate number that cannot be traced back to an owner and an asset.

Required filing statement under Treasury Regulation §1.351-3

IRS Publication 542 states that the corporation and each person involved in a nontaxable exchange must attach the complete statement of facts required by Treasury Regulation §1.351-3 to the return for the year of the exchange.

Prepare the statement before returns are drafted

Use the final signed documents and schedules to prepare a consistent factual narrative. At a minimum, reconcile the identities of the corporation and transferors, the property transferred, stock issued, ownership immediately afterward, money or other property received, and liabilities shown in the closing records. The regulation controls what the complete statement must contain; do not substitute a short description if the required facts are more extensive.

File consistently

The corporation and every involved person should attach statements that agree on dates, values, ownership, consideration, and liabilities. Keep proof of the attachment with the return files. A missing or inconsistent statement can create a compliance problem even when the underlying transaction otherwise meets the substantive requirements.

Section 351 versus a taxable sale or another restructuring

Decision factor Section 351 contribution Taxable sale or alternative restructuring
Immediate gain Generally no gain or loss on qualifying stock-only transfer; boot and liability rules can trigger gain. Immediate recognition is generally the starting point for a sale, subject to the specific structure and applicable exceptions.
Ownership and voting Transferors must control at least 80% immediately afterward, including every other stock class. Ownership may be negotiated without satisfying the Section 351 control test.
Cash or other property Money and fair market value of other property can produce recognized gain; losses are not recognized under §351(b). Consideration is normally part of the sale-price analysis.
Liabilities Assumptions require separate §357 analysis, including possible excess-liability rules. Debt treatment follows the selected sale or restructuring rules.
Stock terms Preferred and nonqualified preferred stock require review, including §351(g). Terms are analyzed under the rules governing the alternative structure.
Future tax Deferred gain and basis records remain relevant to later dispositions. Immediate recognition may reset the tax economics, but the alternative has its own basis and reporting consequences.
Documentation Requires detailed transfer records, ownership schedules, and the §1.351-3 statement. Requires documentation appropriate to the chosen transaction and its tax rules.

Worked qualification scenarios

Scenario 1: Property for stock with control

Several owners transfer documented property to a corporation and receive only stock. Immediately after closing, the group owns at least 80% of total voting power and at least 80% of every other class. No cash or other property is received, and the liability schedule presents no unresolved exception. The basic Section 351 nonrecognition framework is present, subject to completing the required factual statement and confirming the special-rule review.

Scenario 2: Stock plus cash

A transferor contributes property and receives stock plus cash. The stock and control requirements may still be satisfied, but the cash is boot. The transferor must measure the cash and compare it with the gain inherent in the contributed property; the exchange is not automatically fully tax-free.

Scenario 3: Control is below 80%

Contributors receive stock but, immediately after closing, hold less than 80% of a separate preferred or nonvoting class. Passing the voting-power test alone is insufficient. The separate-class failure must be addressed before relying on Section 351.

Scenario 4: Debt is assumed

The corporation assumes liabilities connected with the contributed assets. The assumption is not simply added to cash boot. The parties must apply the liability provisions, review exceptions, and determine whether an excess-liability rule creates gain.

Common pitfalls and how to correct them

  • Measuring control by value alone: Rebuild the capitalization table by voting power and by every other class.
  • Ignoring noncash boot: Review securities, debt instruments, and other property in addition to cash.
  • Assuming liabilities are harmless: Obtain a separate §357 analysis and retain the debt documents.
  • Using labels instead of terms: Read preferred-stock rights and test possible §351(g) issues.
  • Combining unrelated contributors: Document why the transfers are part of one transaction before aggregating interests.
  • Losing basis history: Preserve adjusted basis and fair market value for every asset and transferor.
  • Preparing the statement at the last minute: Draft the §1.351-3 factual statement from executed documents before returns are finalized.
  • Assuming deferral means forgiveness: Model later dispositions because built-in gain remains relevant.
  • Relying on an old analysis: Tax results can change with amendments and additional provisions; confirm the law for the exchange year.

A practical closing workflow

  1. Map the transaction: Identify every transferor, asset, stock class, liability, and item of nonstock consideration.
  2. Establish values and basis: Document adjusted basis and fair market value for each contributed asset and each item of property received.
  3. Draft the ownership table: Calculate post-closing voting power and ownership of every other class.
  4. Test stock terms: Review preferred features and potential nonqualified preferred stock under §351(g).
  5. Compute boot exposure: Measure cash and other property for each transferor and apply the gain limitation and no-loss rule.
  6. Run the liability analysis: Review assumptions, exceptions, and possible §357(c) consequences.
  7. Confirm coordinated contributions: If multiple people transfer property, document the unified transaction and aggregation analysis.
  8. Prepare the filing package: Assemble the complete statement required by Treasury Regulation §1.351-3 for the corporation and each involved person.
  9. Obtain current review: Have a qualified tax professional review the documents before filing, especially when services, foreign corporations, unusual stock, or significant liabilities are involved.

When professional advice is essential

Professional review is particularly important when the exchange includes cash or other property, assumed liabilities, multiple stock classes, preferred-stock rights, services, a foreign corporation, or several contributors whose transfers must be aggregated. The IRS written determination material can be explanatory but is not precedent for other taxpayers. Because amendments and transaction-specific provisions can change the result, confirm the current law and apply it to the executed documents before filing.
