How to Invest in the S&P 500 When Interest Rates Are Rising

Invest the same way you would in any other market environment: buy a low-cost mutual fund or exchange-traded fund (ETF) that tracks the S&P 500, then size it for your time horizon and ability to tolerate losses. You cannot purchase the index itself. A rising-rate cycle can pressure some companies’ financing costs and reduce the present value investors assign to future profits, but a rate increase is not a reliable one-variable forecast for the index’s next move.

The practical decision is therefore not whether to guess the Federal Reserve’s next announcement. It is which tracking fund fits your account, costs, tax situation, broader portfolio and need for liquidity—and how you will keep investing if prices become volatile.

What you are actually buying

The S&P 500 is an index, not a security. It measures a group of large U.S. companies, but there is no ticker symbol for buying the index directly. As the U.S. Securities and Exchange Commission explains on Investor.gov, “You cannot invest directly in a market index, but because index funds track a market index they provide an indirect investment option.”

Your investable choices are generally:

  • An index mutual fund: a pooled fund that issues and redeems shares with the fund company, normally at a price calculated once each trading day.
  • An index ETF: a pooled fund whose shares trade on an exchange during market hours.

Both can pursue the same benchmark. Neither is guaranteed to match it exactly. A fund may own every constituent (full replication) or use a representative sample. Its return can trail the index because of the expense ratio, trading costs, cash holdings, sampling, taxes and other tracking differences. The fund’s name alone does not tell you how closely it has tracked the benchmark.

Why rising rates can affect S&P 500 returns

Interest rates reach stock prices through several channels at once. The effect depends on what caused the move, what investors already expected and how company profits develop afterward.

Higher borrowing costs

Companies that carry substantial variable-rate debt, need to refinance soon or depend on continual external financing may face higher interest expense when market rates rise. More money devoted to interest leaves less for dividends, buybacks, capital spending or retained earnings. Businesses with strong cash balances or long-dated fixed-rate debt may feel less immediate pressure.

This is a relative risk, not a rule that every company becomes less profitable after a rate increase. Revenue growth, pricing power, operating margins, refinancing schedules and balance-sheet strength can outweigh the financing effect for an individual company or sector.

A higher discount rate for future cash flows

Investors value a stock by considering expected future cash flows and the return required for taking risk. A useful framing is a relatively safe interest rate plus a risk premium. If the safe rate rises and the premium does not fall enough to offset it, the discount rate applied to distant earnings increases. The present value of those earnings can then decline, with the largest sensitivity often occurring in companies whose expected cash flows are far in the future.

This valuation channel competes with changes in expected profits. If stronger economic information lifts forecasts for revenue and earnings, that improvement can offset some or all of the mathematical pressure from a higher discount rate.

Competition from cash and bonds

Higher yields on cash instruments and bonds can make them more attractive relative to stocks for some investors. That comparison can affect the risk premium investors demand. Whether the premium widens or narrows depends on growth expectations, inflation concerns, perceived market risk and the path investors expect rates to follow.

The policy message matters

A Federal Reserve move contains information beyond the number of basis points. A surprise tightening intended to restrain demand can signal concern about inflation or overheating. A move accompanied by evidence of stronger-than-expected growth can carry a different implication for future corporate earnings. Federal Reserve research distinguishes a pure monetary-policy surprise from information about the economy conveyed by the policy action. Treating every rate increase as the same shock leads to poor forecasts.

What the evidence does—and does not—say

A 2022 Federal Reserve Board note reported that lower interest and tax expenses accounted for one-third of profit growth for S&P 500 nonfinancial firms over the preceding two decades. The note’s author argued that support from falling rates and taxes could not continue indefinitely at the same pace. This is a historical estimate and an argument about a source of past profit growth, not a forecast of what the S&P 500 will do during a particular hiking cycle.

A separate 2022 analysis from the Federal Reserve Bank of Boston estimated that a 1-basis-point increase in the five-year interest rate attributable to monetary policy lowered stock prices by 3.56 basis points in the study’s identified channel. That is a model result for a specific policy-driven shock. It is not a promised response for the S&P 500, and it does not imply that every one-basis-point move or every rate-hiking episode produces the same result.

Use these findings to understand mechanisms, not to calculate a target price. The index’s realized return still depends on earnings, dividends, valuations, risk premia, sector weights and investor expectations.

Step 1: Set the investment job before choosing a fund

Write down what the S&P 500 holding is supposed to do. The answer determines how much volatility you can accept and whether a U.S. large-company fund is sufficient by itself.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Define the time horizon

Money needed in the near term should not be exposed to a stock index simply because rates are rising or falling. A long horizon gives you more time to recover from a drawdown, but it does not eliminate the possibility of a large loss. Match the stock allocation to the date on which the money must be available, not to a rate forecast.

Test your loss tolerance

Ask how you would react if the fund fell sharply while the economic outlook was uncertain. If you would sell because the decline exceeded your comfort level, a smaller equity position or a broader mix of assets may be more durable than an aggressive purchase made after a market dip.

Identify liquidity needs

Keep emergency reserves and near-term spending needs separate from a long-term equity allocation. An S&P 500 fund can be liquid to trade while still being volatile in value; those are different risks.

Step 2: Choose the account

You can hold an S&P 500 fund in a taxable brokerage account or, when eligible, in a workplace or other retirement account. The right location depends on your plan rules, tax situation, contribution limits, withdrawal conditions and access to employer contributions.

Taxable brokerage account

A taxable account generally offers flexible withdrawals, but sales can create capital gains or losses and fund distributions may be taxable. Read the fund’s tax disclosures and your account’s fee schedule. Tax treatment varies by jurisdiction and personal circumstances, so verify the rules that apply to you.

Workplace and other retirement plans

A workplace plan may provide tax advantages and an employer match. The SEC advises investors to understand their own plan’s terms, including available funds, fees, vesting, contribution rules and withdrawal restrictions. A plan’s S&P 500 option may have a different expense ratio or tracking method from a similarly named fund outside the plan.

Step 3: Compare S&P 500 funds using primary documents

Shortlist funds whose stated objective is to track the S&P 500, then read the prospectus and latest shareholder report. The SEC’s Investor.gov guidance highlights two questions: “What fees and expenses can I expect to pay for buying, owning, and selling this fund?” and “What specific risks are associated with this fund?”

What to compare What to verify Why it matters when rates are rising
Total cost Expense ratio plus account, transaction and other disclosed costs Every recurring cost creates a small performance drag, regardless of whether rates rise or fall.
Tracking method Full replication or sampling; use of derivatives or cash; rebalancing policy Different implementation choices can produce different tracking results during volatile markets.
Tracking record Historical fund return versus the benchmark after expenses Shows how the fund has actually followed its index rather than relying on its label.
Holdings and concentration Largest positions, sector weights and any rules that differ from the benchmark A broad index still has exposure to its biggest companies and sectors; concentration affects portfolio behavior.
Trading and liquidity Bid-ask spread for an ETF, minimum investment or transaction rules for a mutual fund Execution costs matter when you buy regularly or rebalance.
Account fit Availability in your brokerage or plan and the account’s tax treatment A theoretically cheap fund is not useful if your account cannot hold it or imposes higher access costs.

Expense ratio is necessary but not sufficient

A low expense ratio is helpful, but the fund with the lowest advertised fee may not deliver the best net result in your account. Compare the reported difference between the fund and its benchmark, along with trading costs and any account charges. Check whether a quoted fee is current, a waiver is temporary or a cost applies only to a particular share class.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Read the concentration disclosures

The S&P 500 is broad within large U.S. companies, not a complete portfolio of every asset class or geography. The index can be heavily influenced by its largest constituents and by sectors that have grown rapidly. Review the holdings and sector breakdown before deciding how much of your overall portfolio it should represent.

Step 4: Decide how to invest the money

Lump-sum investing

Investing an available amount at once gives the money immediate market exposure. It also exposes you to the possibility of a decline soon after purchase, which can be uncomfortable during a rate-driven sell-off. This is a timing and behavioral trade-off, not a method for predicting the next Federal Reserve decision.

Scheduled contributions

Regular contributions divide purchases across dates. You buy more shares when prices are lower and fewer when they are higher, but you may also leave cash uninvested while the market rises. A schedule can be useful when it helps you follow a plan and avoid making an all-or-nothing decision based on a headline.

Workplace payroll investing

If your plan offers an S&P 500 fund, payroll contributions can automate the schedule. Check whether the plan’s fund tracks the index directly, whether it has a separate administrative fee and how employer matching works. Do not assume the workplace option is identical to a retail ETF or mutual fund.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 5: Build the rest of the portfolio around the fund

An S&P 500 tracker supplies large-cap U.S. equity exposure. It does not automatically add government or corporate bonds, international stocks, smaller U.S. companies, cash reserves or inflation-sensitive assets. Whether to combine it with those holdings is an allocation decision based on your objectives and risk tolerance, not a universal response to a rate forecast.

Use diversification deliberately

List the exposures you already have through workplace plans, other accounts and individual securities. A second fund may look different while owning many of the same large companies. Compare underlying holdings rather than fund names.

Set a rebalancing rule

Decide in advance how often you will review weights or what deviation will trigger a rebalance. A rule-based approach limits the temptation to sell equities solely because rates moved or to chase a sector that recently benefited from a particular economic narrative. Rebalancing can create taxes and transaction costs in a taxable account, so include those consequences in the rule.

How to interpret market headlines during a rate cycle

When a rate announcement arrives, separate three questions:

Free tools Windows power users keep installed

One-click scans. No signup required.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Was the decision different from what markets expected? A widely anticipated move may already be reflected in prices.
  2. What did the decision imply about growth, inflation and future policy? The statement and projections can change earnings expectations and risk premia.
  3. Has the fund’s long-term investment case changed? A short-term price reaction does not by itself change the fund’s objective, costs or your time horizon.

Avoid statements such as “every hike makes stocks fall” or “stocks reliably rise during hikes.” Federal Reserve research finds that market reactions depend on the type of policy shock and on its implications for expected dividends, yields and risk premia.

Common mistakes and how to correct them

Waiting for the perfect rate level

Problem: You keep cash on the sidelines until rates peak, then must make a new timing decision when the market moves before the announcement.

Correction: Choose a contribution schedule and allocation you can maintain. Revisit it when your goals, horizon or risk capacity changes—not whenever a forecast changes.

Assuming the index is risk-free because it is diversified

Problem: You treat hundreds of holdings as protection against a broad equity-market decline.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Distinguish company-specific diversification from asset-allocation diversification. An S&P 500 fund can fall substantially with U.S. stocks.

Choosing by name alone

Problem: Two funds appear to track the same index, but one has higher costs, a different share class, sampling, a plan fee or a weaker tracking record.

Correction: Compare the prospectus, shareholder report, holdings, fees and realized benchmark difference.

Ignoring debt sensitivity

Problem: You assume the index has a single response to rates even though constituents have different balance sheets and refinancing dates.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Expect mixed effects across companies and sectors. The index-level result combines financing costs, valuation changes, earnings and changing weights.

Using money needed soon

Problem: A market decline forces you to sell during a period of high rates and weak sentiment.

Correction: Keep near-term obligations and emergency savings in assets appropriate for their time horizon before adding to long-term equities.

Overlooking taxes and plan rules

Problem: You compare headline fund returns without accounting for taxable distributions, capital gains, withdrawal restrictions or employer matching.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Read the account documents and fund tax information, and verify how the rules apply to your circumstances.

A practical review checklist

Before placing an order, confirm each item:

  • The fund’s objective explicitly references the S&P 500 or the benchmark you intend to track.
  • You have read the current prospectus and latest shareholder report.
  • You know the expense ratio and every account or transaction cost that applies.
  • You understand whether the fund uses full replication or sampling and how it has tracked its benchmark.
  • You have reviewed the largest holdings and sector concentration.
  • The account accepts the fund and its tax and withdrawal rules fit your plan.
  • The amount invested is consistent with your horizon, liquidity needs and ability to tolerate losses.
  • You have a contribution and rebalancing rule that does not depend on predicting the next rate announcement.

When to reconsider the position

Reassess the plan when a material fact about you or the fund changes: a shorter time horizon, a new liquidity need, a job or income change, a major shift in risk tolerance, a fund merger, a changed benchmark, a persistent tracking shortfall or a fee change. A rate move alone is not necessarily a reason to abandon a long-term allocation that still fits your objectives.

For current target rates, fund expenses, tax rules and account eligibility, consult the latest documents from the Federal Reserve, the fund provider, your plan administrator and your tax professional. Those details change, while the basic discipline—use a suitable tracking fund, control costs, diversify intentionally and match risk to your horizon—remains durable.
