A stock can look inexpensive on basic shares yet be overvalued once warrants that are likely to be exercised are included. The defensible approach is to reconstruct every warrant’s terms, calculate incremental shares with the treasury stock method, model cash or cashless settlement correctly, and value the business under several operating and capital-structure scenarios. The stock is convincingly overvalued only when its market price remains above a reasonable per-share value across those scenarios—not merely because one diluted-EPS figure is high or low.
Why warrant dilution can change the valuation
A warrant gives its holder the right to buy shares at a specified exercise price before an expiry date. If the market price rises above that strike, exercising creates new shares and reduces existing holders’ ownership percentage. The company may also receive cash, which can offset part of the dilution by increasing equity value. Whether the offset is large enough depends on the settlement terms and on how the cash is used.

For valuation, distinguish three share counts:
- Basic shares: shares currently outstanding at the measurement date.
- Weighted-average shares: the period-average denominator used for basic earnings per share.
- Fully diluted or treasury-stock-method shares: basic shares plus the net incremental shares from dilutive warrants and other instruments that meet the accounting test.
A warrant that is out of the money today may still matter to a long-term valuation. It can become dilutive if the share price rises, and the market may already price in that possibility. Conversely, counting every warrant as a full new share overstates dilution when the strike is high or when the instrument will be settled for cashless shares.

| Field | What to record | Why it matters |
|---|---|---|
| Warrants outstanding | Number of instruments and the number of shares each can purchase | Sets the maximum potential issuance |
| Exercise price | Strike price per share, including any variable or reset formula | Determines whether the warrant is in the money and the cash proceeds |
| Expiry | Exact date, extension rights and early-expiry provisions | Controls how long the dilution risk exists |
| Settlement | Cash exercise, cashless or net-share settlement; issuer or holder election rights | Changes both proceeds and shares issued |
| Redemption | Call price, notice period and price triggers | The issuer may be able to force exercise or cancellation |
| Anti-dilution | Adjustments for splits, dividends, down-rounds or certain transactions | Can change the strike or share entitlement |
| Restrictions | Registration, ownership caps, lockups and exercise conditions | May delay or prevent practical exercise |
Reconcile the schedule to the filing’s roll-forward: beginning balance, issuances, exercises, expirations, cancellations and ending balance. Note whether the filing reports warrants on a consolidated basis while an agreement applies only to a subsidiary or a particular class of shares.
Classify which warrants are currently dilutive
For a conventional cash-exercise warrant, the treasury stock method treats the instrument as dilutive when the relevant average market price exceeds the exercise price. If the market price is at or below the strike, the hypothetical exercise would not provide enough value to repurchase the shares, so the current incremental share count is zero.
The accounting concept is summarized in SEC filing language: “The proceeds from exercise shall be assumed to be used to purchase common stock at the average market price during the period.” Deloitte’s ASC 260 roadmap likewise describes the treasury stock method as the standard treatment for dilutive call options and warrants unless specified anti-dilution provisions apply.

For an investor’s valuation, use the price and timing that fit the model. Reported diluted EPS uses the period’s average market price and weighted-average shares; a forward valuation may use a current or forecast price. State that choice explicitly rather than mixing a historical EPS denominator with a forward equity value.
Calculate incremental shares with the treasury stock method
The formula
For a cash-exercise warrant that is in the money:
Incremental shares = W × (P − K) ÷ P
Wis the number of warrant shares.Kis the exercise price.Pis the relevant average market price.
The equivalent procedure is to assume all warrants are exercised, calculate the proceeds, and use those proceeds to repurchase shares at P. The shares issued less the shares repurchased are the net incremental shares. Add that amount to the basic or weighted-average denominator, using the appropriate time weighting for instruments issued or exercised during the period.

Illustrative calculation
Suppose a company has 100 million basic shares and 20 million warrants with a $5 exercise price. At a $10 relevant average share price, exercise would produce $100 million of proceeds. Those proceeds could hypothetically repurchase 10 million shares at $10. Net incremental shares are therefore 20 million issued minus 10 million repurchased, or 10 million. The treasury-stock-method share count is 110 million.
| Step | Calculation | Result |
|---|---|---|
| Warrant shares | Given | 20 million |
| Exercise proceeds | 20 million × $5 | $100 million |
| Hypothetical repurchase | $100 million ÷ $10 | 10 million shares |
| Net incremental shares | 20 million − 10 million | 10 million |
| Diluted share count | 100 million + 10 million | 110 million |
This is an illustrative calculation, not a reported company figure. Replace every input with the issuer’s filing data and the price convention appropriate to your analysis.

Calculate each warrant tranche separately. A $3 strike and a $12 strike should not be blended into one average strike because only the first may be in the money at a given price. Sum the positive incremental shares. If the share price changes in a scenario, recalculate the treasury-stock-method amount; dilution is not a fixed percentage.
Model the proceeds without double counting
Cash exercise can add value to the company. If the model assumes warrants are exercised and the company retains the proceeds, add the expected cash to equity value or include it in the projected cash balance. Then divide the resulting equity value by the post-exercise share count. Do not add proceeds if your cash-flow forecast already includes them, or the value will be counted twice.
A cashless or net-share exercise produces fewer shares than a cash exercise at the same market price and generally little or no cash. The agreement may specify a formula based on the market price, a look-back period or a fixed net-share amount. Model that mechanism directly; applying the ordinary treasury-stock formula to a cashless warrant can materially overstate proceeds and understate or overstate dilution.

Issuer redemption rights also affect the likely outcome. A warrant callable after the share price exceeds a stated trigger may be exercised, redeemed or renegotiated before its contractual expiry. Treat the trigger and notice period as a scenario assumption, not as certainty, unless the issuer has announced an action.
Choose a valuation framework that uses diluted shares
Warrant dilution is a share-count issue, but the conclusion comes from the value of the operating business. Use one or more established methods and keep the capital-structure treatment consistent.
Discounted cash flow
- Forecast revenue, margins, taxes, reinvestment and free cash flow for an explicit period.
- Discount those cash flows at a rate consistent with the business risk and currency.
- Estimate terminal value with a perpetual-growth or exit-multiple method.
- Move from enterprise value to equity value by adjusting for debt, cash and other claims.
- Add warrant exercise proceeds only in scenarios that assume cash exercise and retention of that cash.
- Divide by the corresponding post-dilution share count.
The warrant assumption must match the forecast price path. If the DCF implies a share price above a warrant strike, that warrant is likely to be exercised in the terminal or later periods; a model that leaves the share count permanently basic is internally inconsistent.
Earnings or price-to-earnings valuation
Apply a justified earnings multiple to forecast net income, then divide by diluted shares. Use the same period for earnings and shares. A multiple applied to next year’s earnings should not be divided by a historical weighted-average denominator that excludes warrants likely to be exercised during that year.
Comparable-company valuation
For market multiples, compare companies using the same convention—such as enterprise value to EBITDA or price to earnings—and adjust each company’s equity value for its own dilution. A peer with many in-the-money warrants can look cheap on basic price-to-earnings while being less attractive on a fully diluted basis.

Run bear, base and bull cases
A single point estimate hides the interaction between operating assumptions and dilution. Build at least three internally consistent cases.
| Case | Operating assumptions | Warrant assumptions | Valuation discipline |
|---|---|---|---|
| Bear | Lower growth, weaker margins or higher reinvestment | Use strikes that remain out of the money where justified; include any warrants that become in the money under the modeled price | Higher required return or lower terminal multiple |
| Base | Most supportable revenue, margin and cash-flow path | Apply contractual settlement terms and the share price implied by the base case | Central discount rate and terminal assumptions |
| Bull | Higher sustainable growth and margins | Include additional tranches that become exercisable as the share price rises; add retained cash only for cash exercise | Lower required return or higher terminal multiple, with a reasoned justification |
For each case, record enterprise value, debt and cash adjustments, warrant proceeds, diluted shares and value per diluted share. Then compare the observed market price with all three values. An overvaluation conclusion is stronger when the market price exceeds even the base and bear values under reasonable assumptions. If it exceeds only a conservative bear case, the result is a sensitivity finding rather than a robust verdict.

SEC filing language defines diluted EPS as earnings divided by the weighted-average number of common shares and potentially outstanding shares during the period, reflecting potential dilution from contingent share arrangements, options and warrants. That accounting denominator is useful as a cross-check, not as a complete forecast share count.
Compare your calculation with the diluted share count in the income-statement footnote and investigate differences such as:

- Warrants that were out of the money for the reporting period.
- Anti-dilution clauses that change the normal treasury-stock test.
- Tax effects, contingently issuable shares or other instruments included in diluted EPS.
- Warrants issued, exercised or expired after the reporting date.
FASB notes that the treasury stock method can understate potential dilution because out-of-the-money options and warrants receive no current dilutive effect. Therefore, acceptable reported diluted EPS does not prove that the stock is fairly valued: a favorable forecast can move currently excluded warrants into the money, and a market price can already reflect that future dilution.
Best Value
Test ownership, EPS and per-share value separately
Ownership reduction
If an investor owns a fixed number of shares, ownership after exercise is their shares divided by the enlarged share count. In the illustrative case, total shares rise from 100 million to 110 million, so an unchanged holder’s percentage ownership falls by the ratio of 100 to 110. This is distinct from economic value: retained exercise cash may increase the value of the company even as the ownership percentage declines.
EPS impact
Holding net income constant, replacing a 100 million denominator with 110 million reduces EPS by the ratio of the two denominators. In practice, exercise proceeds may earn a return, repay debt or fund growth, so net income need not remain constant. Model those uses explicitly rather than assuming dilution automatically destroys the same percentage of earnings.
Per-share valuation impact
Per-share value changes through both the numerator and denominator. Cash exercise raises equity value by the retained proceeds, while new shares lower each holder’s claim. Cashless exercise usually lacks the numerator benefit. This is why a simple “add all warrants to shares” adjustment can be as misleading as ignoring warrants entirely.

Common failure modes and fixes
- Using basic shares because they are easier to find: build a dated warrant schedule and use post-dilution shares in every applicable valuation case.
- Counting every warrant as a full share: apply the treasury-stock method to in-the-money cash warrants and model cashless terms separately.
- Ignoring proceeds: add cash only when exercise is assumed and the company retains it; otherwise keep the equity numerator unchanged.
- Using the current price for historical diluted EPS: use the reporting period’s average market price for the accounting reconciliation.
- Leaving out out-of-the-money warrants forever: run price sensitivities that show when each tranche becomes dilutive.
- Applying one average strike to all tranches: calculate each strike, expiry and settlement class independently.
- Double counting cash: check whether proceeds already appear in projected cash or debt repayment.
- Treating contractual maximum dilution as inevitable: consider expiry, redemption, ownership caps, liquidity and management’s stated capital-allocation choices.
- Declaring overvaluation from one multiple: require the market price to exceed value across reasonable growth, margin, discount-rate and terminal-value cases.
A repeatable review workflow
- Download the latest 10-K, 10-Q, merger documents and warrant agreements.
- Create one row per warrant tranche with shares, strike, expiry, settlement, redemption and anti-dilution terms.
- Reconcile the ending balances to the filing’s footnotes and subsequent-event disclosures.
- Set the valuation date and the market-price convention for each calculation.
- Apply the treasury-stock method to in-the-money cash warrants; calculate cashless settlement from the contract.
- Build DCF, earnings or comparable-company values using the matching diluted share count.
- Add exercise proceeds only in cash-exercise scenarios where the company keeps the cash.
- Run bear, base and bull cases plus a sensitivity table for share price, growth, margins, discount rate and terminal multiple.
- Compare market price with value per diluted share and document which assumptions drive the gap.
- Recheck the model after every filing, warrant exercise, redemption notice, refinancing or large share-price move.
The final judgment is issuer-specific. Accounting mechanics explain how to measure dilution, but they do not establish how often warrants cause overvaluation. Forecast cash flows, settlement terms, capital-allocation decisions and market expectations determine the investment conclusion.
Frequently Asked Questions
Should warrant proceeds be added to enterprise value or equity value?
Exercise proceeds belong in the equity bridge or projected cash balance, not enterprise value, when the scenario assumes cash exercise and the company retains the money. They should not be added again if the cash is already in the forecast.
What if a warrant is out of the money today but expires years from now?
Its current treasury-stock-method contribution may be zero, but include a price sensitivity showing the share price at which it becomes dilutive and model the contractual expiry and settlement terms.
Can diluted EPS look acceptable while the stock is overvalued?
Yes. Diluted EPS is a historical, weighted-average accounting measure and can exclude out-of-the-money warrants. A forward valuation can still be too high once those warrants become exercisable.
How should a cashless warrant be valued?
Use the agreement’s net-share formula, look-back period and any issuer or holder election rights. Do not assume cash proceeds or apply the ordinary cash-exercise treasury-stock formula.
