How to Evaluate Semiconductor Stocks Using Earnings, Margins, and Valuation

The reliable way to evaluate a semiconductor stock is to connect three things: the quality of its earnings, the reasons its margins are rising or falling, and the price investors are paying for sustainable—not merely peak-cycle—profits. Start with the company’s annual filing, build a multi-year record of revenue, diluted EPS, margins and cash flow, classify the business model and end markets, then compare valuation with normalized earnings and genuinely comparable peers.

A low price-to-earnings ratio is not proof that a chip stock is cheap. Semiconductor demand, selling prices, factory utilization and inventory conditions move in cycles, so unusually high earnings can make a stock look inexpensive just before profits decline. A high multiple can likewise reflect temporarily depressed earnings rather than excessive optimism. The framework below is designed to make those distinctions explicit.

What you are actually trying to measure

An evaluation should answer four questions in order:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. What does the company sell, and to whom? A foundry, fabless designer, memory producer and equipment supplier have different economics.
  2. How durable are the reported profits? Revenue and EPS should be examined across several years and quarters, not just the latest release.
  3. What explains the margins and cash flow? Pricing, product mix, utilization, yields, materials, inventory charges and research spending can move earnings in opposite directions.
  4. What price is the market assigning to sustainable earnings? Use trailing and forward measures only after defining the earnings period and the cycle assumptions behind it.

This is an analytical framework, not a current buy-or-sell screen. Share prices, forecasts and valuation ratios change continuously, so current filings and market data must be checked when you apply it.

Start with the business model and the annual filing

Classify the company before comparing numbers

Use the Business section of the latest annual filing to classify the company as a foundry, fabless designer, integrated device manufacturer, memory supplier, semiconductor-equipment maker, materials supplier or diversified group. Record the products, manufacturing arrangement, geographic footprint, end markets and largest customers. A company that designs chips and outsources production does not carry the same factory-cost risk as a manufacturer that owns fabs. An equipment maker’s revenue can depend on customers’ capital budgets rather than on the same chip prices that drive a memory producer.

Read the Risk Factors and Management’s Discussion and Analysis sections as carefully as the income statement. The annual-filing guide published by Investor.gov identifies the income statement, balance sheet and cash-flow statement as core financial information, while the Business section explains products and services and Risk Factors describes significant threats. For companies outside the United States, use the equivalent audited annual report and identify whether it follows US GAAP, IFRS or another stated basis.

Capture concentration and exposure

Write down customer concentration, product concentration and end-market exposure. A strong quarter led by one customer or one accelerator product may not represent broad demand. Also note currency, fiscal year-end and share-count changes; these details affect comparisons even when the headline growth rate looks similar.

Build a multi-period earnings record

Collect at least three fiscal years and the latest available quarters. Enter the same definitions for every period so that a change in accounting basis does not masquerade as growth.

Line item Why it matters Checks to record
Revenue Shows demand and pricing at the top line. Year-over-year and sequential growth, currency, acquisitions, divestitures and segment mix.
Gross profit and gross margin Shows what remains after direct production costs. Average selling prices, product mix, utilization, yields, materials, labor, depreciation and inventory reserves.
Operating income and operating margin Adds research, development, selling and administrative costs. Whether spending is rising to support durable growth or temporarily depressing profits.
Net income and diluted EPS Measures profit available to shareholders and the per-share result. Interest, taxes, non-operating gains or losses, buybacks, dilution and stock-based compensation.
Operating cash flow Tests whether accounting profit converts into cash. Working-capital swings, customer deposits, inventory build and recurring versus one-time items.

Mark acquisitions, restructuring, stock-based compensation, major inventory charges and impairment events beside the affected period. Reconcile company-defined adjusted EPS with GAAP or IFRS EPS rather than mixing them silently. Adjusted figures can help isolate a recurring operating trend, but the exclusions need to be listed and judged for recurrence.

Read margins as a chain of causes

Gross margin is an investigation, not a verdict

Gross margin equals gross profit divided by revenue, but it is not a standalone measure of pricing power. A margin increase may come from higher selling prices, a richer product mix or better factory utilization; it may also come from a temporary inventory release or an unusually favorable currency movement. A decline can reflect lower prices, weaker utilization, poor yields, higher material costs, inventory write-downs or added depreciation from new capacity.

Semiconductor filings commonly identify average selling prices, product mix, material costs, manufacturing yields, inventory reserves and factory operating costs as gross-margin drivers. The industry is cyclical: when demand falls, fixed factory costs are spread over fewer units, creating operating deleverage. Ask management to separate volume, price, mix and cost effects where the disclosure permits.

Operating margin shows the cost of growth

Operating margin subtracts research and development, sales and administration from gross profit. Compare its direction with gross margin. If gross margin expands but operating margin does not, the company may be reinvesting heavily, adding sales capacity or paying substantial stock compensation. That spending could support future products, yet it means the current gross-margin gain is not flowing through to shareholders.

Net margin and EPS add financing and share-count effects

Net margin includes interest, taxes and other non-operating items. Diluted EPS also reflects options, restricted stock and convertible securities. A falling share count can lift EPS faster than net income, while dilution can suppress per-share growth even when total profit rises. Separate operating improvement from financing, tax and capital-structure effects.

Use reported examples without treating them as targets

Company reports illustrate how the same set of metrics should be read in context. Taiwan Semiconductor Manufacturing Company reported the following 2025 results:

Company and period Revenue Gross margin Operating margin Net income Per-share result
TSMC, 2025 NT$3,809.05 billion, up 31.6% from 2024 59.9% 50.8% NT$1,717.88 billion NT$66.26 diluted EPS
ASML, 2025, US GAAP €32.7 billion 52.8% Not included in the cited figure set €9.6 billion €24.73 basic EPS

The percentages are not directly comparable. TSMC operates a wafer-foundry model, while ASML sells semiconductor-manufacturing systems and related services. Their revenue recognition, cost structure, depreciation and share-count conventions differ. TSMC’s EPS is diluted; ASML’s cited figure is basic, so a direct per-share comparison would also be misleading.

TSMC’s investor-relations materials state strategic objectives for 2024–2029 of revenue compound annual growth approaching 25% in US-dollar terms, gross margin of 56% or higher and return on equity in the high twenties through the cycle. These are management objectives, not realized results or guarantees. Treat them as assumptions to test against capacity plans, demand evidence and later filings.

Locate the company in the semiconductor cycle

Compare both sequential and year-over-year changes

Year-over-year growth removes some seasonal effects; sequential growth shows whether momentum is improving or fading. Read both, then compare them with guidance, orders or backlog where relevant, inventory commentary and end-market mix. A company can report strong year-over-year growth while shrinking sequentially from a recent peak.

Separate broad demand from a single theme

Ask whether growth is spread across products and customers or concentrated in one application. TSMC’s 2025 report describes robust artificial-intelligence-related demand alongside different conditions in AI and non-AI segments. That contrast demonstrates why aggregate revenue is insufficient. Management’s description is management’s account, not an independent forecast; test it against customer commentary, inventory levels and capacity utilization.

Watch for peak-cycle earnings

Peak pricing and full factories can produce exceptional margins. If new capacity is arriving, customers are correcting inventories or demand is normalizing, those profits may not represent a sustainable base. Conversely, a trough caused by temporary inventory correction can make a high P/E look alarming even as utilization and pricing recover. Normalize the cycle by examining several years rather than selecting the most favorable denominator.

Choose peers that are economically alike

State why each peer belongs in the comparison. Business model and end-market exposure should come before geographic listing or market-cap size.

  • Foundries: examine wafer pricing, process-node mix, utilization, yield learning, customer concentration and capital spending.
  • Fabless designers: examine product cycles, outsourced manufacturing commitments, royalty or licensing content, research intensity and customer dependence.
  • Integrated manufacturers and memory suppliers: examine commodity pricing, capacity additions, inventory cycles, depreciation and balance-sheet leverage.
  • Equipment makers: examine system bookings, service revenue, order backlog, customer capital budgets and geographic restrictions.
  • Materials suppliers: examine consumable volumes, qualification cycles, pricing, manufacturing concentration and exposure to node transitions.

ASML’s 2025 report separates system sales from service-related context, while STMicroelectronics defines its own served addressable market. Those disclosures show why a foundry’s factory utilization should not be compared mechanically with an equipment supplier’s service mix or a diversified chip maker’s market definition.

A useful peer scorecard

Comparison axis Question to answer
Growth How do revenue and diluted EPS grow across a full cycle?
Margins What are the levels, direction and disclosed operational causes?
Exposure How concentrated are customers, products, regions and end markets?
Capital intensity How much capital spending and depreciation are required to support growth?
Cash generation Does operating cash flow remain healthy after working-capital swings and investment?
Balance-sheet risk Can the company fund its cycle through a downturn without excessive borrowing or dilution?
Accounting basis Are the periods, currencies, GAAP or IFRS definitions and share counts comparable?
Valuation What multiple is applied to trailing, forward or normalized earnings?

Check cash generation, capital spending and the balance sheet

Capital-intensive semiconductor businesses can report attractive earnings while consuming cash to build fabs, equipment or inventory. Compare operating cash flow with capital expenditures and depreciation over several years. A single quarter can be distorted by customer deposits, inventory purchases or receivables collection, so look for a pattern.

Review cash and short-term investments, total debt, maturities, lease obligations, interest expense and supplier or customer financing arrangements. During a downturn, fixed costs and debt service remain while prices and utilization fall. A company with ample liquidity can continue essential investment; a highly levered peer may need to cut capacity spending, issue shares or refinance at unfavorable rates.

Also inspect working capital. Rising inventory relative to sales can indicate preparation for growth, a deliberate buffer or unsold products. The correct interpretation depends on product age, customer commitments and subsequent write-downs. Receivables that grow faster than revenue deserve a similar explanation.

Put valuation after earnings quality

Calculate P/E consistently

Investor.gov defines P/E as current share price divided by current EPS and describes it as a way to gauge whether a stock price is high or low compared with the past or other companies. In practice, write the exact denominator beside every multiple:

P/E = current share price ÷ EPS for the stated period

Label the result as trailing twelve-month, fiscal-year or forward P/E. Record the diluted share count, the forecast source and date for forward EPS, and whether EPS is GAAP, IFRS or company-adjusted. A forward multiple is a forecast-dependent claim, not a reported fact.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Normalize the denominator for the cycle

Compare the current multiple with earnings from several points in the cycle. A low trailing P/E may simply divide today’s price by peak earnings. A high P/E may divide it by temporarily depressed trough earnings. Build at least a base, weaker-demand and stronger-demand case, using explicit assumptions for volume, price, mix, utilization and operating expenses. Do not present a universal fair P/E: the cited material establishes no single semiconductor multiple that fits every business model.

Use valuation alongside quality and risk

Two companies can trade at the same P/E while having very different growth durability, cash conversion, capital requirements and balance-sheet risk. A higher multiple may be rational if earnings are more recurring and less capital intensive; a lower multiple may be justified if profits depend on volatile commodity pricing or one customer. Valuation is the final step after you understand the denominator.

Interpret industry statistics carefully

STMicroelectronics’ 2024 filing, published in 2025, reports that WSTS industry revenue rose approximately 19% to approximately $628 billion, while the company’s defined served addressable market fell approximately 5% to approximately $244 billion. This is STMicroelectronics’ presentation of WSTS data and its own market definition, not a directly retrieved WSTS publication. The comparison illustrates why an industry headline may not describe the subset in which a particular company competes.

A repeatable worksheet

  1. Read the latest annual filing. Record products, manufacturing model, end markets, customer concentration, risks, accounting basis and fiscal calendar.
  2. Enter three or more fiscal years plus recent quarters. Capture revenue, gross profit, operating income, net income, diluted EPS and operating cash flow.
  3. Normalize presentation. Separate GAAP or IFRS from adjusted measures, note currency and share-count changes, and mark acquisitions, restructuring and inventory charges.
  4. Explain every major margin move. Tie changes to price, volume, mix, utilization, yield, materials, depreciation, inventory reserves and operating expenses.
  5. Map the cycle. Compare sequential and year-over-year results with guidance, orders, backlog, inventories and end-market demand.
  6. Select matched peers. Document business model, market exposure and accounting differences before comparing ratios.
  7. Test cash and resilience. Compare operating cash flow with capital spending, inspect liquidity and debt maturities, and assess downturn funding needs.
  8. Calculate valuation last. Label trailing and forward P/E, state the forecast date and test peak, trough and normalized earnings.
  9. Write a conditional conclusion. Identify which assumptions must hold for the valuation to make sense and what evidence would invalidate them.

Common mistakes and how to correct them

Using one quarter as the whole thesis

One quarter can contain seasonality, shipment timing or a customer order spike. Correct it by pairing the quarter with multi-year trends and sequential data.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Comparing unlike companies by headline margin

A foundry, equipment maker and fabless designer carry different costs and capital requirements. Correct it by matching business models and explaining accounting differences.

Treating adjusted EPS as interchangeable with GAAP EPS

Adjustments may exclude recurring compensation, restructuring or acquisition costs. Correct it by reconciling both measures and deciding whether each exclusion is genuinely non-recurring.

Calling a low P/E a bargain

The denominator may reflect peak-cycle earnings. Correct it by modeling normalized earnings and stating the cycle assumption beside the multiple.

Ignoring cash needs

Reported profit can coexist with heavy fab or equipment investment. Correct it by reviewing operating cash flow, capital expenditures, depreciation, liquidity and debt maturities together.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Repeating management’s forecast as fact

Objectives such as TSMC’s 2024–2029 targets are plans, not guarantees. Correct it by labeling them as management objectives and testing them against later operating evidence.

Conclusion: make the comparison auditable

A strong semiconductor-stock comparison leaves an audit trail: the filing sections read, the periods collected, the accounting definitions used, the operational reasons for each margin change, the cycle assumptions, the peer-selection logic and the valuation denominator. Earnings, margins, cash generation, balance-sheet capacity and price must agree before a conclusion is credible. If one ratio appears attractive while the business model, cash needs or normalized earnings point elsewhere, the conflict is the finding—not an invitation to force a simple answer.
