To evaluate an AI startup’s business model, trace how a customer gets value, what the customer is contractually required to pay, how much revenue the company actually recognizes and collects, and what it costs to deliver the product. Treat ARR as a company-defined operating metric—not proof of durable contracts, collected cash, or profitability—and test the claims against customer-level and accounting records.
Start with the customer’s reason to pay
Identify four things before assessing growth: the user, the budget owner, the workflow or outcome being purchased, and the budget the purchase comes from. A product may be used by one team but paid for by another, so verify who approves the spend and whose problem the product solves.

Then establish what the customer is buying: access to software, seats, usage, a completed task, a license, implementation, or a combination. Ask whether the product replaces an existing expense or requires a new budget. Do not treat a compelling demo, pilot, or market-size estimate as evidence of willingness to pay; look for signed agreements, invoices, renewals, and customer references that substantiate the claim.

Separate revenue by what customers have committed to pay
Build a revenue bridge that separates recurring subscription fees, committed usage, uncommitted consumption, licenses, implementation and professional services, and other one-off items. For each line, record contract term, minimum spend, cancellation rights, renewal date, discounts and credits. Also distinguish amounts that are signed, invoiced, collected, or recognized: they describe different stages of a sale.
#1 Best Overall
| Revenue type | What to establish | Why the distinction matters |
|---|---|---|
| Term subscription | Subscription period, payment schedule, renewal terms, cancellation rights, and any minimum commitment. | A subscription label does not by itself establish that the customer will renew or that the full stated value has been collected. |
| Month-to-month service | Notice period, actual customer usage, and how much revenue depends on customers continuing month to month. | Ongoing revenue can be less contractually committed than a multi-year agreement. |
| Usage-based consumption | Rate card, committed minimums, actual usage, credits, and who pays when usage changes. | Revenue may move with customer activity rather than a fixed recurring payment. |
| License | License duration, renewal or maintenance terms, and accounting treatment under the specific agreement. | A license should not automatically be treated as equivalent to a recurring subscription. |
| Implementation and services | Scope, delivery effort, staffing needs, fees, and whether services recur or are one-time. | Service revenue can obscure how much demand is for the repeatable product itself. |
These are diligence categories, not universal accounting rules; the contract and the company’s accounting policy determine how a particular amount is recognized. DigitalOcean describes a platform where revenue is largely based on customer utilization: most customers are month-to-month, while some commit to minimum spend. That example shows why “recurring” and “contractually committed” are not interchangeable. (DigitalOcean Holdings, Inc., 2025 Form 10-K.)
Audit ARR instead of taking the headline at face value
Ask for the exact ARR formula, the underlying customer or contract records, and a monthly or quarterly reconciliation. Establish whether the calculation includes services, pilots, month-to-month usage, contracts under negotiation, or expired contracts; whether it annualizes current active contracts or recent revenue; and how it treats discounts, credits, foreign exchange, and churn.

- If you want to build a better future, you must believe in secrets.
- The great secret of our time is that there are still uncharted frontiers to explore and new inventions to create. In Zero to One, legendary entrepreneur and investor Peter Thiel shows how we can find singular ways to create those new things.
ARR has no standardized meaning across companies and is not a forecast. Digital.ai’s SEC-filed earnings exhibit states: “ARR does not have any standardized meaning and is therefore unlikely to be comparable to similarly titled measures presented by other companies.” That is the company’s statement, not a regulator’s general rule. Intapp likewise describes limitations in its ARR definition. (Digital.ai, Inc., Q1 2026 earnings exhibit; Intapp, Inc., quarter ended June 30, 2026 filing.)

SailPoint’s 2026 filing says that when it was actively negotiating a renewal or new agreement after expiration, it continued to include the contract’s annualized value in SaaS ARR until the customer said it would not renew. The filing reports that less than 1% of SaaS ARR at the stated dates was included on this basis. This illustrates a company-specific policy to inspect, not a recommended startup convention. Reconcile operating metrics to revenue and cash
ARR is not recognized revenue, and recognized revenue is not the same as cash received. Compare the metric with financial statements and supporting schedules for recognized revenue, billings, deferred revenue, accounts receivable, and collections. Review the accounting policy for bundled arrangements, licenses, services, and usage; then check whether the treatment matches the contracts and invoices.
C3.ai says subscription revenue is recognized over the applicable subscription term and cautions that common subscription measures, including ARR and net dollar-based retention, have limitations as indicators of future financial results. A rising ARR figure alone therefore cannot establish that the company has collected the money, converted it to recognized revenue, or operated profitably. (C3.ai, Inc., fiscal 2026 annual report.)
Check whether customer growth is durable and diversified
Where diligence access permits, examine customer-level cohorts and contract evidence. Ask how many customers renewed, expanded, contracted, or left; whether a few design partners or pilots account for a large share; and whether new bookings or upsells are masking churn. Compare gross retention with net retention when available, and inspect the cohort dates, numerator, denominator, and treatment of downsells behind each rate.

Read customer concentration alongside growth. DigitalOcean reported AI Customer ARR of $234 million at June 30, 2026, up from $75 million at June 30, 2025. Separately, it reported that its top 25 customers represented approximately 20% of revenue in the second quarter of 2026, compared with 9% in the corresponding 2025 quarter. These company-reported figures describe different measures; they do not establish that AI revenue caused the change in concentration, nor do they set a benchmark for startups. For each customer or representative task, build a cost-to-serve bridge using company records. Include model or API charges, GPU and other cloud infrastructure, retrieval and storage, human review, support, implementation, and credits. Compare cost with revenue at different volumes and quality requirements, and ask:
- Which costs rise with each additional request, user, or customer?
- Who bears changes in model-provider pricing, availability, or terms?
- Can the startup switch to a less expensive model without reducing the product’s quality below what customers require?
- How much human work is needed to deliver, check, or correct the output?
- Does the customer’s contract allow the company to recover higher usage or delivery costs?
Do not substitute a sector-wide margin assumption for this analysis. The filings cited here do not establish universal benchmarks for gross margin, retention, customer concentration, or inference costs. Verify the startup’s actual cost structure, pricing, and cohort performance.
Compare candidate business models on the same evidence
For each company or revenue stream, use the same diligence axes rather than ranking businesses by ARR growth alone. Record the evidence and any unresolved assumptions side by side.

| Contractual commitment | Term, minimum spend, cancellation rights, renewal timing, and whether usage is committed or variable. |

| Customer durability | Renewal, expansion, contraction, and churn by cohort, with concentration and pilot dependence visible. |
| Cost to serve | Gross margin after compute, support, implementation, human review, and other delivery costs, including how costs change with usage. |
| Cash conversion | Billing terms, receivables, deferred revenue, collection timing, and the gap between reported revenue and cash received. |
There is no universal cutoff in these filings for acceptable retention, concentration, or margin. Interpret the figures against the startup’s own contract terms, customer cohorts, cost-to-serve records, and the consistency of its definitions. Public-company filings are useful examples of how metric definitions and risks can be disclosed; they are not private-startup benchmarks.
