The most reliable way to evaluate an AI startup before an IPO is to treat its registration statement as a set of connected claims to verify—not as a marketing story. Start with the company’s U.S. Securities and Exchange Commission (SEC) filing in EDGAR, then test whether the product solves a specific customer problem, revenue is repeatable, data use is lawful and contractually permitted, model performance is demonstrated in the intended setting, and technical or supplier dependencies can be managed. This framework helps organize diligence; it cannot answer company-specific legal, valuation, or investment questions without a named issuer and current offering documents.

1. Establish exactly what the startup sells

“AI company” can describe a model provider, an application that uses another company’s model, an ordinary software product with an AI feature, or an internal automation tool. Those businesses have different economics and risks. Before reading forecasts or market-size slides, translate the issuer’s description into five concrete answers:

As an Amazon Associate I earn from qualifying purchases.

  • Customer task: What work does the system perform, assist with, or automate?
  • Buyer: Which department or person signs the contract, and who uses the product?
  • Deliverable: Is the customer buying generated content, a prediction, a workflow, an API, a physical outcome, or access to a model?
  • Revenue source: Is the company paid by seat, usage, transaction, subscription, project, licence, or a mixture?
  • Role of AI: Is it the product itself, an embedded feature, or an internal cost-saving tool?

Then ask what is difficult for a competitor to reproduce. A proprietary dataset may matter only if the company has durable rights to use it and a process that turns it into better outcomes. A model may be technically impressive but commercially weak if customers can switch providers easily, if inference costs consume the gross margin, or if the buyer cannot verify the output.

Separate benchmarks from operating evidence

Model benchmark scores are not a universal pass threshold for an IPO. A benchmark may measure a narrow task under laboratory conditions, while the paying customer faces messy inputs, latency limits, regulatory obligations, or costly errors. Look for evaluations tied to the actual intended use: the population or documents tested, the comparison baseline, error definitions, sample size, time period, and what happens when the system is uncertain.

Ask whether the company reports performance after deployment, not only before launch. Useful evidence can include acceptance rates, correction rates, uptime, response latency, escalation frequency, and incident trends. If a metric is supplied, identify who measured it, under what conditions, and whether it covers the product customers actually buy.

2. Find the primary filing and read it as one account

For a proposed U.S. IPO, locate the issuer’s registration statement and every amendment in SEC EDGAR. The filing is the legal disclosure document; a presentation, website, blog post, or interview is a lead that should be checked against it. An accessible example of the type of record available is the Spectral AI S-1/A index at SEC EDGAR. That record illustrates where amendments and exhibits appear; it is not a current offering recommendation, and its facts should not be generalized to another issuer.

Read these parts together rather than in isolation:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Business: Identify products, customers, distribution, competition, data sources, intellectual property, and dependencies.
  2. Risk factors: Mark risks that could affect adoption, costs, legality, reliability, customer trust, or the ability to operate.
  3. Management’s discussion and analysis (MD&A): Reconcile growth explanations with margins, cash use, working capital, and changes in operating expenses.
  4. Financial statements and notes: Check revenue recognition, customer concentration, deferred revenue, stock compensation, debt, leases, commitments, and loss trends.
  5. Use of proceeds: Compare the stated IPO uses with the cash needed for compute, hiring, data licences, sales, regulatory work, and debt repayment.
  6. Ownership and governance: Review voting rights, related-party transactions, board experience, executive incentives, and who controls decisions after listing.
  7. Exhibits and amendments: Contracts, material agreements, updated risk language, and revised numbers can change the interpretation of the initial filing.

Create a cross-reference for every important claim. If the business section says customers rely on a proprietary model, find the cost, supplier, data-rights, and failure disclosures elsewhere in the filing. If management describes rapid adoption, compare that statement with billed revenue, deferred revenue, churn or renewal information (if disclosed), sales costs, and receivables.

3. Test whether demand is real and repeatable

A large addressable market is an opportunity estimate, not proof that customers will pay. Commercial diligence should establish what is sold, to whom, at what price, and whether demand survives beyond a pilot or promotional contract.

Questions for customer evidence

  • How many customers pay for the product rather than test it?
  • What proportion of revenue comes from the largest customers, and could one contract ending change the business?
  • Do contracts renew, expand, or generate repeat usage? If the filing does not disclose retention or expansion, treat that absence as an information gap rather than assuming loyalty.
  • Are reported bookings, pipeline, or “users” converted into recognized revenue under the financial statements?
  • Are customers buying the AI output itself, human services wrapped around it, or a temporary implementation project?
  • Does pricing rise with customer value, or with a costly usage measure such as tokens, images, or compute minutes?

Reconcile the narrative with the income statement and cash-flow statement. Revenue growth accompanied by rising receivables may indicate slower collections; growth accompanied by heavy implementation labour may limit scalability. Gross margin can deteriorate when usage increases if every customer request requires expensive inference or human review. Sales and marketing expense, support headcount, cloud commitments, and research spending show what it takes to acquire and serve each account.

Look for concentration and contractual fragility

Customer concentration, a single distribution partner, or a few data licensors can make apparently strong revenue fragile. Read termination rights, minimum commitments, service-level obligations, indemnities, and exclusivity clauses where they are disclosed. A customer may have the right to stop using a product at short notice even if the company describes the relationship as strategic.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ask what happens when a model update lowers quality, a customer changes its data policy, or a regulator restricts a use case. A credible plan identifies substitute suppliers, migration procedures, reserves, and customer communication—not only an intention to “continue innovating.”

4. Trace data provenance, permissions, and confidentiality

AI diligence is incomplete without a data inventory. Request or identify, as far as the filing and contracts allow, each material data category:

Data category Questions to answer Why it can change the investment case
Training and fine-tuning data Who supplied it? What licence, consent, or other right permits copying, transformation, and model training? Are restrictions inherited from upstream sources? A rights dispute, takedown, or licence expiry can remove a core capability or create legal costs.
Customer inputs and outputs Are prompts, files, images, or outputs retained? Are they used for training or product improvement? Can customers opt out or request deletion? Unexpected reuse can breach contracts, privacy notices, or confidentiality expectations and damage enterprise sales.
Personal or sensitive data What categories are collected, where are they processed, and what retention, access, security, and deletion controls apply? Regulatory obligations and incident costs rise with sensitivity, scale, and cross-border processing.
Licensed or third-party data Can the company sublicense outputs, permit commercial use, and continue after termination? Are attribution or geographic limits imposed? A dependency may restrict product features or force expensive replacement data.

Compare four things: customer contracts, privacy notices, product settings, and actual training or retention practice. The Federal Trade Commission says AI companies should honor privacy and confidentiality commitments, including when consumer information is used for additional purposes. Its guidance warns against using data for a new purpose without clear notice and affirmative express consent where required. Read the FTC guidance and ask management to explain any mismatch between legal language and system behavior.

  • [Dont Hesite to Order] 24 hours customer services and professional technology team are standing by

Questions to put to management

  • What data can be used to train a general model, a customer-specific model, or neither?
  • How are deletion, correction, access, and opt-out requests propagated into backups, feature stores, and trained models?
  • Which vendors can access customer data, for what purpose, and under what contractual restrictions?
  • How are confidential prompts separated from data used for debugging, abuse monitoring, or human review?
  • What process handles an allegation that training data or an output infringes another party’s rights?

5. Map model, infrastructure, and supplier dependence

Determine whether the startup owns the critical model, fine-tunes an open model, calls a third-party API, or combines several approaches. The answer affects cost, control, reliability, and bargaining power.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Dependency Diligence questions Stress scenario
Foundation-model provider Can pricing, rate limits, model versions, acceptable-use rules, or access rights change? Is customer data used by the provider? A price increase or policy change makes a customer contract unprofitable or blocks a key use case.
Cloud and accelerator capacity Are capacity reservations, minimum spends, regions, and service-level commitments disclosed? How quickly can workloads move? Scarcity, outage, or a committed-spend obligation raises costs or interrupts service.
Specialized talent Which people understand the model, data pipeline, safety controls, and deployment process? Are incentives and succession plans credible? Departures delay releases, weaken incident response, or expose undocumented know-how.
Data licensors and integration partners Can the agreement be terminated, repriced, or restricted by territory or product? Loss of a feed or connector reduces accuracy or makes the product unusable for a major segment.

Read the filing for concentration, minimum purchase commitments, indemnities, renewal terms, and substitution plans. Ask for unit economics at different usage levels: inference cost per transaction, storage and transfer cost, human-review cost, support cost, and contribution margin. A system can be popular yet cash-negative if the contract price does not keep pace with usage.

6. Evaluate performance, safety, and accountability

Ask for evidence that the system works in its intended context and that someone is accountable when it does not. A useful evaluation package describes the use case, data and sampling method, baseline, error taxonomy, confidence or abstention behavior, subgroup analysis where relevant, and results over time.

Minimum operational evidence

  • Failure analysis: Examples of harmful, misleading, or simply unusable outputs, with root causes and corrective actions.
  • Monitoring: Drift, abnormal usage, latency, outages, quality complaints, security events, and escalation thresholds.
  • Change control: Who approves model, prompt, data, and infrastructure changes; how versions are tested; and how customers are notified.
  • Human oversight: Where a person reviews, overrides, or confirms an output, and whether staffing scales with volume.
  • Incident records: Material incidents, customer notices, regulator contact, remediation, and lessons incorporated into controls.
  • Named ownership: Executives or teams responsible for privacy, security, model risk, compliance, and customer communication.

Use NIST AI RMF as a question framework, not a certification

NIST AI RMF 1.0 organizes risk work into Govern, Map, Measure, and Manage. Govern covers accountability, policies, roles, and culture; Map defines context, affected parties, intended use, and possible harms; Measure evaluates performance and risk; Manage prioritizes responses, monitoring, and improvement. NIST describes the framework as voluntary. NIST Director Laurie E. Locascio said, “The AI Risk Management Framework can help companies and other organizations in any sector and any size to jump-start or enhance their AI risk management approaches.” The statement appears in NIST’s January 26, 2023 release.

An issuer’s reference to NIST does not prove that it follows the framework, that controls are effective, or that a system is safe. Ask for artifacts under each function: governance policies, use-case maps, test reports, risk registers, remediation owners, and evidence that controls continue after deployment.

7. Analyze the financial quality of the AI business

AI-specific costs should be visible in ordinary financial analysis. Compare reported revenue with:

  • Compute, hosting, storage, data-transfer, and model-API expenses.
  • Human review, implementation, customer support, and trust-and-safety labour.
  • Research and development needed to keep pace with model changes.
  • Data licences, royalties, and indemnity or litigation reserves where disclosed.
  • Sales costs and the time required to convert pilots into paying contracts.

Examine cash burn and liquidity alongside commitments. A company may report improving gross margin while relying on a temporary supplier discount, a one-time credit, capitalized costs, or unusually low usage. Read the accounting policies and notes before interpreting non-GAAP measures. Determine how much cash the IPO is expected to provide, how long it lasts under the company’s plan, and what happens if growth is slower or compute prices rise.

Revenue quality checks

  1. Identify the performance obligation for each major revenue stream.
  2. Check whether usage-based revenue is recognized as consumed or deferred for future service.
  3. Compare contract assets, deferred revenue, receivables, and cash collections.
  4. Look for customers or partners that also provide financing, distribution, or strategic services.
  5. Separate organic demand from acquisitions, one-time projects, and accounting changes.

No single ratio proves quality. The goal is to see whether reported economics remain plausible when usage, supplier prices, staffing, and customer retention are tested together.

8. Review legal, governance, and disclosure risk

AI systems can create disputes over intellectual property, privacy, discrimination, safety, security, and contractual performance. The risk factors should explain material exposures in the company’s actual markets, not merely list generic possibilities. Look for current or threatened claims, indemnification obligations, insurance limits, government inquiries, and the cost of compliance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Board composition and reporting lines matter because technical failures require decisions outside engineering. Check whether directors have experience in regulated markets, cybersecurity, privacy, finance, or the company’s principal customer industry. Review executive compensation for incentives tied only to user growth or bookings rather than reliability, cash generation, or responsible deployment.

Understand what an SEC AI disclosure recommendation is—and is not

The SEC Investor Advisory Committee approved an AI disclosure recommendation on December 4, 2025. It is a committee recommendation, not an SEC regulation or a safe-harbor checklist. It discusses disclosure of AI’s operational effects. For a live offering, confirm the current Commission rules, the issuer’s latest amendments, and any applicable accounting or industry requirements. The recommendation is available as a PDF from the SEC.

9. Compare the opportunity with a disciplined risk matrix

After collecting evidence, rate each area by impact, evidence quality, and ability to respond. Do not let a compelling product demo compensate for an unresolved risk that could stop the business.

Area Evidence to document Questions for the decision
Product differentiation Intended use, alternatives, measurable customer outcome, switching friction Why would a buyer keep this product if a cheaper model improves?
Customer demand Paying customers, renewals, expansion, concentration, pricing Is demand repeatable without exceptional discounts or founder relationships?
Financial quality Revenue recognition, gross margin, cash burn, commitments, receivables Do unit economics improve or worsen as usage scales?
Data and intellectual property Provenance, licences, consent, retention, claims, deletion process Could a rights dispute or privacy failure remove a core data advantage?
Technical reliability Intended-use tests, failure rates, monitoring, incident response Can the company detect and contain failures before customers or regulators do?
Supplier dependence Model, cloud, data, talent, and contract concentration What is the documented fallback if a key supplier changes terms?
Governance Board skills, owners, controls, change approval, reporting Who has authority to pause a risky deployment?
Disclosure clarity Consistency across business, risks, MD&A, notes, and exhibits Are important assumptions specific, quantified where possible, and internally consistent?

10. A practical pre-IPO diligence sequence

  1. Download the latest EDGAR filing and amendments. Record the filing date, form, offering status, and exhibits. Do not rely on an outdated presentation.
  2. Write a one-sentence product description. Include the buyer, task, output, pricing basis, and role of AI.
  3. Build a claim ledger. For each material claim, note the filing section, supporting number or contract, and any contradiction elsewhere.
  4. Map customers and revenue. Separate pilots, recurring contracts, usage revenue, services, partners, and concentration.
  5. Reconstruct unit economics. Include inference, cloud, data, labour, support, sales, and expected usage growth.
  6. Inventory data and rights. Trace collection, licence or consent, retention, reuse, deletion, access, and vendor handling.
  7. Map the dependency chain. Identify model, cloud, accelerator, data, integration, and talent bottlenecks with fallback plans.
  8. Request intended-use validation. Review test design, error analysis, subgroup results where relevant, monitoring, and incident history.
  9. Assign accountability. Identify owners for privacy, security, model risk, compliance, customer notification, and rollback.
  10. Stress the plan. Model a supplier price increase, model deprecation, outage, slower sales, major customer loss, data-rights challenge, and a costly incident.
  11. Check disclosure consistency. Compare the answers with business risks, MD&A, financial notes, use of proceeds, governance, and exhibits.
  12. Record unresolved questions. Distinguish “not disclosed,” “not applicable,” and “contradicted.” Do not fill a missing fact with an assumption.

11. Red flags and how to investigate them

  • Market-size numbers dominate the filing: Ask for customer-level evidence, pricing, conversion, retention, and contribution margin.
  • “Proprietary AI” is undefined: Require a description of owned code, licensed models, training data, and what competitors can replicate.
  • Only pre-deployment accuracy is shown: Request production monitoring, real-world error definitions, and corrective-action records.
  • Customer data use is vague: Compare contracts, privacy notices, settings, and actual retention or training behavior.
  • Supplier exposure is buried in risk factors: Quantify spend, minimum commitments, switching time, and substitute capacity.
  • Growth requires rising human labour: Separate software margin from services and review staffing assumptions at higher volume.
  • Risk language is broad while operating details are precise: Ask for owners, thresholds, incident examples, and dates rather than assurances.
  • Frequent amendments change key claims: Read each amendment line by line and preserve the chronology in your notes.

12. What this framework cannot tell you

This process does not establish that a particular issuer is investable, fairly valued, compliant in every jurisdiction, or technically safe. It does not replace advice from qualified legal, accounting, privacy, cybersecurity, or investment professionals. Offering status, financial figures, regulations, contracts, and model capabilities can change quickly; verify the latest primary records before making a decision. Without a named company, current filing, offering price, and your own objectives and risk tolerance, a buy-or-sell conclusion would be unsupported.

Frequently Asked Questions

Which part of an AI startup’s S-1 should I read first?

Start with the business section to define the product and customer, then read risk factors, MD&A, financial statements and notes, use of proceeds, ownership and governance disclosures, and exhibits together. Reconcile every major AI claim with costs, dependencies, data practices, and reported results.

How can I tell whether an AI company has real customers rather than pilots?

Look for recognized revenue, contract duration, renewals or expansion, usage-based billing, customer concentration, receivables, and cash collections. Treat users, bookings, pipeline, and market-size estimates as different from repeat paying demand unless the filing connects them to revenue.

Can a company train on customer prompts by default?

There is no universal answer. Check the customer contract, privacy notice, product controls, retention schedule, vendor terms, and actual practice. The FTC says companies should honor privacy and confidentiality commitments and provide clear notice and affirmative express consent where required for additional uses.

Does mentioning NIST AI RMF prove that an issuer’s AI is safe?

No. NIST AI RMF 1.0 is voluntary guidance organized around Govern, Map, Measure, and Manage. Ask for evidence of policies, intended-use mapping, testing, monitoring, remediation, and accountable owners rather than relying on the framework name.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What should I do if the model provider can change prices or terms?

Quantify the provider’s share of cost and capacity, review termination and acceptable-use terms, identify substitute models and migration time, and stress the company’s margins and service commitments under a price increase, outage, deprecation, or policy change.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
