How to evaluate an AI company’s revenue, costs, and path to profitability

Evaluate an AI company by tracing each dollar from a paying customer through delivery costs, operating expenses, cash investment and funding needs. Revenue growth is useful only when it is identifiable, collectible, repeatable and economically attributable to the AI product. A credible path to profitability requires improving unit economics and gross margin as usage scales, plus enough cash and infrastructure capacity to reach that scale without assuming indefinite financing.

1. Define what the company sells and who pays

Start with a product-to-cash map. For every offering, identify the customer, contract, billing metric, accounting treatment and delivery workload. “AI revenue” is often not a separate line in a company’s accounts; it may be mixed with cloud, advertising, software subscriptions, licensing, professional services or hardware.

As an Amazon Associate I earn from qualifying purchases.

Separate the revenue streams

Revenue stream What to verify
Subscription Contract term, price, renewal rate, cancellations, upgrades and discounts
Usage-based API or cloud Units billed, realized price per unit, minimum commitments, free credits and usage persistence
Advertising Advertiser spend, impressions or actions, pricing, attribution and whether AI changes the monetized inventory
Licensing Up-front versus recurring fees, rights granted, acceptance conditions and revenue-recognition timing
Professional services Billable hours, delivery costs, project margins and whether services are required to make the product work
Hardware or other sales Units shipped, returns, warranty obligations, inventory costs and recurring software attached to each device

Check whether reported revenue is recognized when earned or is supported by deposits, credits, incentives or deferred contracts. Distinguish recognized revenue from bookings, annual recurring revenue, run rate and pipeline. Ask for definitions and reconciliations rather than treating management-defined metrics as interchangeable with invoices or cash receipts.

Determine whether growth is really AI-driven

Break growth into customer additions, higher usage, price changes, acquisitions, foreign-exchange effects and product mix. Alphabet’s FY2025 Form 10-K lists advertising, cloud infrastructure, cloud platforms and applications, subscriptions, apps and in-app purchases, and devices as revenue sources. It also identifies exchange rates, pricing, discounts, customer incentives and product mix as factors affecting revenue. That illustrates why total-company growth cannot automatically be credited to an AI product.

Check collectability and related-party exposure

  • Request aged receivables, payment history and write-offs.
  • Identify customers receiving promotional credits or below-market strategic pricing.
  • Ask whether a strategic investor is also a major customer, supplier, lender or capacity provider.
  • Test whether usage remains after trials, free credits and launch incentives expire.
  • Review contract termination rights, refunds, service-level penalties and renewal dates.

2. Test revenue quality and concentration

Two companies can report the same growth rate while having very different economic quality. A diversified base of renewing customers is less fragile than one large contract, a subsidized pilot or consumption that disappears when credits end.

Questions for customer cohorts

  • How many customers paid cash during the period, and how many were merely active?
  • What are gross retention, net retention, logo churn and expansion by cohort?
  • What share of recognized revenue comes from the largest customer and the top five or ten?
  • Are reported customers counted by account, seat, workspace, API key or end user?
  • What percentage of usage is generated by internal testing, channel partners or resellers?

Ask for cohort tables that reconcile opening recurring revenue, new customers, expansion, contraction, churn, foreign exchange and closing recurring revenue. Compare those tables with invoices and cash collections. A high run rate with weak collections can create a working-capital problem even while the income statement looks strong.

3. Reconstruct cost of revenue and gross margin

Calculate gross profit as revenue minus cost of revenue, then gross margin as gross profit divided by revenue. Do not accept a margin that excludes the resources required to deliver the service. For an AI product, request costs by product, model and workload where the company can provide them.

Include the full delivery stack

  • Inference compute per request, token, image, video, seat or other billable unit.
  • Model choice, routing and fallback behavior, including use of larger models for difficult requests.
  • GPU or accelerator rental, owned-server depreciation and data-center hosting.
  • Electricity, cooling, network transit, storage and observability.
  • Customer support, trust and safety operations and human review.
  • Data licensing, content royalties and revenue shares with partners.
  • Committed cloud capacity, minimum usage payments and unused reservations.

For each workload, estimate contribution margin: realized price per unit minus variable serving cost per unit. Track utilization because idle capacity can make a nominally cheap accelerator expensive per completed request. Also separate inference from training. Training may support future products and appear in research and development or capital investment rather than current cost of revenue. The accounting presentation must be explained before margins are compared.

Use public filings as examples, not benchmarks

Alphabet’s FY2025 filing says technical-infrastructure costs include depreciation, energy, equipment and network capacity, and that developing and serving AI offerings can require more compute power than historical consumer and enterprise offerings. Microsoft’s FY2026 Form 10-K says Microsoft Cloud gross-margin percentage decreased because of continued AI-infrastructure investment and growing AI-product usage, partly offset by efficiency gains. Those statements demonstrate the mechanics of AI cost pressure; they do not establish a target margin for an early-stage company.

4. Examine R&D, sales and administrative costs

Review research and development, sales and marketing, and general and administrative expense both in absolute dollars and as percentages of revenue. A falling expense ratio can mean operating leverage, but it can also reflect underinvestment, capitalization choices or a temporary revenue surge.

Read the accounting policy and segment notes

  • Find out whether model training, data preparation, infrastructure engineering and research compute are in R&D, cost of revenue or capital expenditure.
  • Separate recurring payroll from stock compensation, acquisition costs, restructuring, legal settlements and other unusual charges.
  • Test whether sales spending produces retained customers rather than one-time pilots.
  • Identify shared AI research, central infrastructure and corporate functions that are allocated differently between segments.
  • Review capitalization of internal-use software and the resulting depreciation or amortization.

Microsoft’s FY2025 report says its R&D expense includes payroll and employee costs, AI training and other infrastructure costs, third-party development and programming costs, and amortization of purchased software code and services content. Alphabet’s FY2025 report says Alphabet-level activities primarily reflect expenses related to shared AI research and development. These disclosures show why a headline R&D number may not reveal the complete cost of a particular AI product.

5. Connect accounting profit to cash

Operating income and net income are not cash generation. Build a cash bridge from earnings to operating cash flow, then subtract the investment needed to maintain and expand capacity.

Track the cash statements

  1. Start with operating income and net income.
  2. Add back non-cash depreciation, amortization and stock compensation.
  3. Adjust for receivables, payables, inventory, deferred revenue and other working-capital movements.
  4. Review operating cash flow against the company’s stated definition of free cash flow.
  5. Subtract capital expenditure for servers, networking, data centers, construction and software that the company capitalizes.
  6. Add lease payments, debt service and other contractual cash obligations.

For infrastructure-heavy businesses, include leased data centers, power contracts, financing arrangements, minimum cloud purchases and take-or-pay capacity. A company can show an accounting profit while committing cash for equipment that has not yet been installed, or show positive operating cash flow because customers paid in advance while large capacity bills remain ahead.

Public-company illustration

Alphabet FY2025 disclosure Reported amount or description
Total revenue $402.8 billion, up 15% year over year
Total cost of revenues $162.535 billion, equal to 40% of revenue
Research and development expense $61.087 billion, equal to 15% of revenue
Google Cloud operating income $13.910 billion
Net cash provided by operating activities $164.713 billion
Net cash used in investing activities $120.291 billion; the company linked part of the increase to technical-infrastructure investment

These are consolidated or segment figures for a diversified public company and are not an AI-only income statement. They show why liquidity, investing cash flow and contractual commitments belong beside the income statement.

6. Build an AI unit-economics model

Unit economics translate a product’s pricing and workload into a testable path toward gross-profit improvement. Choose the unit that matches the contract: a million tokens, completed request, generated image, processed minute, active seat, enterprise account or dollar of advertising.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Core calculations

  • Realized price per unit: cash revenue attributable to the unit after discounts, credits, refunds and partner shares.
  • Serving cost per unit: compute, hosting, energy, network, storage, support and other costs that vary with delivery.
  • Contribution margin: realized price minus serving cost.
  • Gross margin: gross profit divided by recognized revenue after all costs classified as cost of revenue.
  • Customer contribution: contribution margin multiplied by retained usage, less directly attributable support and onboarding.

Model several workloads rather than an average. Short prompts, long-context requests, batch jobs and multimodal outputs can have very different compute requirements. Include routing between models, retries, abuse, failed requests and peak-demand capacity. A blended margin can improve simply because low-cost workloads grew faster, even if no workload became cheaper.

Identify credible improvement levers

  • Higher accelerator utilization and better scheduling.
  • Smaller or specialized models for routine tasks.
  • Caching, batching, quantization and lower-cost inference paths.
  • Price increases that customers accept without higher churn.
  • More usage per retained customer and lower support cost per account.
  • Longer contracts that support capacity planning and reduce idle reservations.

Require evidence for each lever: historical cost per unit, production utilization, customer retention after price changes, or a capacity plan with timing and investment. “Scale will fix margins” is not a model until the company specifies which cost falls, when, and by how much.

7. Judge the path to profitability

Profitability depends on both contribution margin and fixed operating costs. A simple planning relationship is break-even revenue equals fixed operating costs divided by contribution margin, provided the margin definition and cost base remain consistent. In practice, add taxes, working-capital needs, capital expenditure, lease payments and financing costs.

Use scenarios instead of one forecast

Scenario Demand assumptions Cost and funding questions
Downside Slower customer additions, lower usage, price pressure or a major customer loss Can the company reduce capacity and discretionary hiring without service failure? How many months of cash remain?
Base case Management’s customer, usage and pricing plan with documented retention Do gross-margin gains arrive before the next major infrastructure purchase?
Upside Higher utilization and expansion from retained customers Can capacity, power and support scale without forcing another financing round?

Calculate runway as available cash and committed financing divided by expected monthly net cash burn, then stress it for delayed collections, higher inference cost and capital spending. Verify debt covenants, liquidation preferences, minimum purchase commitments and the conditions attached to future funding. A company that reaches operating break-even only after a large, unfunded capacity build does not yet have a fully financed path.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

8. Compare two AI companies on a like-for-like basis

Use the same period, currency, revenue definition and cost classification wherever possible. Record differences instead of forcing a ranking from incompatible numbers.

Comparison axis Evidence to place side by side
Revenue Recognized growth, recurring versus usage mix, realized pricing and customer additions
Revenue quality Retention, concentration, collections, credits and related-party transactions
Gross economics Gross margin, serving cost per unit, utilization and workload mix
Operating investment R&D, sales and administrative expense as dollars and revenue percentages
Cost allocation Treatment of shared research, infrastructure, stock compensation and capitalized software
Cash generation Operating cash flow after working-capital changes and the company’s free-cash-flow definition
Capacity commitments Capital expenditure, leases, power contracts, cloud minimums and purchase obligations
Funding risk Cash runway, debt, dilution, financing dependence and break-even conditions

There is no universal pass/fail percentage. A fast-growing model provider, an advertising business and an enterprise software vendor have different investment cycles and cost structures. The comparison is useful only after definitions and allocation policies are aligned.

9. A practical diligence workflow

  1. Collect primary records: audited financial statements if available, monthly management accounts, bank statements, invoices, contracts, cloud bills, payroll records and board-approved forecasts.
  2. Map products to revenue: tie each contract and invoice to a product, customer, billing unit and recognition schedule.
  3. Reconcile metrics: bridge bookings, annual recurring revenue, run rate, recognized revenue and cash collections.
  4. Rebuild delivery cost: obtain compute, hosting, energy, network, support, licensing and partner-payment data by workload.
  5. Normalize operating expenses: identify one-time charges, stock compensation, acquisitions, capitalization and shared-cost allocations.
  6. Build unit economics: calculate realized price, serving cost, contribution margin and retention by workload and customer cohort.
  7. Stress cash needs: model working capital, capex, leases, minimum commitments, debt service and delayed funding.
  8. Test the forecast: compare prior projections with actual customers, usage, margins, collections and capacity delivered.
  9. Write the break-even condition: state the required revenue, margin, utilization, operating-expense level and financing explicitly.

10. Red flags that change the conclusion

  • Revenue growth is driven mainly by one customer, credits, related parties or non-cash exchanges.
  • Management reports bookings or run rate without reconciling them to recognized revenue and cash.
  • Gross margin excludes compute, support or partner costs that are necessary to deliver the product.
  • Inference cost is measured only at average utilization while peak capacity remains idle.
  • Training and infrastructure costs move between R&D, cost of revenue and capital expenditure without a clear policy.
  • Operating profit depends on excluding recurring stock compensation, lease costs or restructuring charges.
  • Positive operating cash flow comes from rising payables or customer prepayments while capacity commitments accelerate.
  • The profitability forecast assumes lower model costs or higher prices without production evidence.
  • Cash runway ends before the company can install contracted capacity or reach the forecast customer base.

What public filings can—and cannot—tell you

Public filings provide definitions, accounting policies, segment disclosures, liquidity information and management explanations for the named reporting period. They rarely provide complete standalone unit economics for every AI feature. Alphabet’s and Microsoft’s figures therefore help you see how infrastructure, AI usage and shared costs appear in real reporting, but they do not prove the financial performance of an unnamed private company. Private-company diligence still requires contracts, invoices, customer cohorts, cloud bills, financing documents and a forecast that can be reconciled to actual results.
