How to Evaluate a Bank Stock Before You Buy

The safest way to evaluate a bank stock is to work from the balance sheet outward: verify capital and liquidity, test credit quality, determine whether earnings are recurring, understand the bank’s business and risks, and only then decide whether the share price is reasonable. Use several years of the bank’s filings and compare it with genuinely similar banks; no single ratio, including CET1 or a low price-to-book multiple, is a buy signal by itself.

What you are actually trying to establish

A bank is a leveraged financial intermediary. It funds itself largely with deposits and other borrowings, lends or invests those funds, and keeps a relatively small layer of capital to absorb losses. That structure makes ordinary company analysis incomplete. Revenue growth can hide deteriorating loans, and a seemingly strong capital ratio can coexist with unstable funding or large interest-rate exposures.

As an Amazon Associate I earn from qualifying purchases.

Your analysis should answer five questions in order:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Can the bank absorb losses? Examine common equity and leverage capital, regulatory buffers, and the effect of distributions or balance-sheet growth.
  2. Are reported profits durable? Separate recurring net interest income and fees from volatile trading gains, one-time items, and releases of provisions.
  3. Are the assets performing? Track delinquencies, nonaccrual loans, charge-offs, provisions, reserves, and concentrations by portfolio.
  4. Could the bank meet withdrawals and other obligations? Review deposits, uninsured and rate-sensitive funding, wholesale borrowing, liquid assets, securities losses, and interest-rate sensitivity.
  5. Does the market price compensate you for the risks? Compare valuation with sustainable returns and close peers only after the first four questions are answered.

The evidence cited below is U.S.-focused. The same logic applies elsewhere, but regulatory ratios, filing names, accounting rules, and supervisory disclosures differ by jurisdiction.

Start with the bank’s own filings

Use the latest annual report, quarterly filing, earnings release and presentation, audited financial statements, footnotes, and regulatory reports available for the institution. Read at least three to five years of quarterly or annual trends when possible rather than relying on the latest headline number. Note the reporting date, accounting basis, legal entity, and whether a figure covers the operating bank, a consolidated holding company, or a regulatory sample.

Build a worksheet with one column per period. At minimum, capture:

  • CET1 and leverage capital ratios, their applicable minimums and buffers, and capital distributions.
  • Return on average assets (ROAA), return on equity (ROE), net interest income, net interest margin (NIM), noninterest income and expense, and provisions.
  • Loan balances and mix; past-due, nonaccrual and noncurrent loans; net charge-offs; allowance for credit losses; and provision expense.
  • Deposit balances and composition, loan-to-deposit ratio, wholesale funding, cash and liquid securities, and unrealized securities gains or losses.
  • Interest-rate sensitivity, asset and liability duration, material legal or regulatory matters, operational and cybersecurity risks, and management’s stated priorities.
  • Shares outstanding, tangible common equity, dividends, buybacks, and the share price used in your valuation calculation.

Do not substitute a screening website’s classification for the bank’s footnotes. A screen can help you find candidates, but the filings explain definitions, exclusions, concentrations, and changes in accounting or reporting scope.

1. Test capital and loss-absorbing capacity

Read CET1 and leverage capital together

Common Equity Tier 1 (CET1) is primarily common stock and retained earnings compared with risk-weighted assets. It reflects the capital assigned to exposures after regulatory risk weights are applied. The leverage capital ratio compares Tier 1 capital, with specified adjustments, with consolidated assets without risk-weighting them. CET1 asks whether capital is adequate for the measured risk mix; the leverage ratio supplies a non-risk-weighted check.

Neither ratio is a universal pass/fail threshold. Compare each with the institution’s applicable regulatory minimums, buffers, and requirements for its size and activities. Then examine the direction over several periods. A falling ratio may result from losses, rapid asset growth, buybacks, dividends, or a combination. A rising ratio may reflect retained earnings rather than a lower-risk balance sheet.

Stress the capital path, not just the current percentage

Estimate what happens if credit losses rise, securities are sold, deposits leave, or risk-weighted assets grow. Check management’s planned dividends and repurchases against projected earnings and the need to preserve buffers. Ask whether a high ratio is supported by tangible, loss-absorbing equity or by assumptions that could change in a downturn.

The Federal Reserve Bank of St. Louis reported a 12.66% CET1 ratio and a 7.99% leverage capital ratio for the U.S. banking industry in the second quarter of 2026, compared with 12.68% and 8.10% respectively in the first quarter. These are industry aggregates, not targets for an individual bank. The Federal Reserve separately reported an aggregate 12% CET1 ratio for its sample of large banks at the end of the first quarter of 2026. That sample, date, and scope differ from the St. Louis Fed series, so the figures should not be treated as interchangeable.

Look beyond regulatory capital when securities have lost value

Available-for-sale (AFS) securities’ fair-value changes receive different CET1 treatment across bank-size categories. Tangible common equity (TCE) incorporates AFS fair-value changes more broadly. When unrealized losses are material, compare both presentations and ask whether the bank can hold the securities to maturity or might need to sell them to meet withdrawals. Accounting capital and immediately available liquidity answer different questions.

2. Decide whether earnings are durable

Use ROAA and ROE with their components

ROAA shows profit generated by the asset base; ROE shows profit relative to common equity. Review both over multiple periods and reconcile changes to net interest income, fees, expenses, provisions, taxes, and unusual items. A high ROE can result from thin equity, temporary trading revenue, or a provision release rather than superior underwriting.

In the St. Louis Fed’s second-quarter 2026 U.S. industry aggregate, annualized quarterly ROAA was 1.30%, up from 1.17% in the first quarter, and average annualized quarterly NIM was 3.24%, up from 3.22%. Noninterest income was at its highest level since 2021 in that series, with advisory, underwriting, and trading revenue contributing. Mix matters: a diversified capital-markets bank will not have the same earnings pattern as a deposit-funded community lender.

For 24 large banks, the Federal Reserve reported aggregate ROE of 14% in the first quarter of 2026, up from 12% in the fourth quarter of 2025. Noninterest-income growth offset higher expenses and credit-loss provisions while net interest income was flat quarter over quarter. At year-end 2025, the same Federal Reserve reporting described ROAA of about 1.1% and ROE of 11.2%. These periods and measures must be kept separate when making comparisons.

Understand NIM rather than ranking it blindly

NIM is net interest income divided by average earning assets. Decompose it into asset yields, deposit and other funding costs, loan mix, securities mix, and hedging or interest-rate effects. A bank can preserve NIM while total revenue weakens if loans shrink, or show a high NIM because it takes more credit or duration risk.

Check whether deposit rates are catching up with market rates, whether customers are moving from noninterest-bearing accounts to higher-cost products, and whether wholesale funding is replacing core deposits. Pair NIM with provision expense and delinquency trends. A margin expansion financed by weaker underwriting is not automatically a positive.

Separate recurring fees from volatile income

Break noninterest income into service charges, wealth or advisory fees, payments, investment banking, trading, gains on securities, and other categories. Identify one-time gains, acquisition accounting, tax benefits, and provision releases. Compare expenses with revenue growth and examine the efficiency trend, but do not let one efficiency ratio replace a full earnings analysis.

3. Examine credit quality and concentration

Track the complete loss sequence

Review loans that are past due, nonaccrual, or otherwise noncurrent; net charge-offs; provision expense; and the allowance for credit losses. Delinquencies can rise before charge-offs, while provisions can remain low temporarily because management is using prior reserves or assuming benign conditions. Compare allowance coverage with the composition and risk of the loan book, not just with total loans.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The St. Louis Fed reported that, in the second quarter of 2026, nonaccrual and loans at least 30 days past due equaled 1.46% of total U.S. industry loans. Credit-card noncurrent loans were 2.85%, auto noncurrent loans were 3.71%, and net charge-offs were 0.57% of average loans, down from 0.59% in the first quarter. These aggregate readings can conceal deterioration at a particular lender.

Break results down by portfolio

Material exposures commonly include commercial real estate (CRE), commercial and industrial loans, credit cards, auto lending, residential mortgages, and leveraged or specialty finance. For each important category, ask:

  • Is the balance growing faster than the bank’s capital or risk controls?
  • Are delinquencies, criticized assets, nonaccruals, or charge-offs rising?
  • How much collateral value or borrower cash flow supports repayment?
  • Are maturities clustered, requiring refinancing in a difficult market?
  • Does management disclose geographic, industry, sponsor, or single-borrower concentration?

CRE deserves particular scrutiny when office or other property values are under pressure, but do not assume every CRE portfolio has the same risk. Read underwriting standards, loan-to-value information, debt-service coverage, maturity schedules, and management commentary.

Compare direction with genuinely similar peers

Normalize for loan mix, geography, reporting period, and accounting basis. A credit-card specialist should not be compared with a mortgage-heavy bank using an unadjusted charge-off ranking. Rising losses at one lender matter more when peers with similar exposures are stable, while industry-wide deterioration calls for a different stress assumption.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Check deposits, liquidity, and interest-rate exposure

Map how the bank funds itself

List deposit types, uninsured or rate-sensitive deposits where disclosed, brokered or other wholesale funding, secured borrowing capacity, and maturities. A low loan-to-deposit ratio is helpful context but is not a complete liquidity test. Deposits can leave quickly, and liquid assets may be worth less if the bank must sell them during a rate shock.

For the second quarter of 2026, the St. Louis Fed reported a U.S. industry loan-to-deposit ratio of 75.6%, up from 74.7% in the first quarter, and wholesale funding of 23.0% of total assets, up from 22.6%. The series characterized liquidity as steady and the loan-to-deposit ratio as subdued compared with the period just before the COVID-19 pandemic. That assessment does not establish that every bank has stable funding.

Define liquidity in practical terms

Liquidity is not simply the amount of cash on the balance sheet. It is the ability to meet obligations without unacceptable losses. Federal Reserve Bank of St. Louis senior bank examiner Kathryn Loesch defined it in September 2026 as: “Liquidity is the risk to a bank’s earnings and capital arising from its inability to timely meet obligations when they come due without incurring unacceptable losses.”

Review cash, unencumbered securities, borrowing capacity, collateral availability, deposit runoff assumptions, and contingency funding plans. Ask how quickly assets can be monetized and at what haircut. Pay attention to uninsured-deposit concentration, large commercial accounts, and channels that can accelerate withdrawals.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Connect interest-rate risk to both sides of the balance sheet

Compare asset yields and durations with deposit repricing and wholesale-funding maturities. Rising rates can increase loan income but raise deposit costs and reduce the market value of fixed-rate securities. Falling rates can compress loan yields or trigger refinancing and prepayments. Read the bank’s sensitivity tables and assumptions rather than inferring risk from the current NIM alone.

When unrealized AFS losses are significant, determine whether the bank can hold securities, pledge them for funding, or would need to sell. The difference between regulatory capital treatment and economic liquidity becomes important during a stress event.

5. Understand the business model, management, and supervision

Compare like with like

Identify the main profit engines: retail deposits and lending, commercial banking, cards, wealth management, custody, payments, capital markets, or another mix. Business mix determines normal margins, credit losses, capital needs, and valuation. A bank with large trading operations should be assessed on market-risk controls and volatile revenue; a regional lender requires closer attention to local industries, CRE, and deposit concentration.

Read risk and governance disclosures

Review board oversight, incentive structures, internal-control findings, audit qualifications, related-party transactions, material litigation, regulatory matters, operational resilience, cybersecurity incidents, third-party dependencies, and succession planning. Management’s explanation of a bad quarter is useful only when it is consistent with the numbers and followed by measurable corrective action.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use CAMELS as context, not as a hidden rating

U.S. regulators use the CAMELS framework to assess capital, assets, management, earnings, liquidity, and sensitivity to interest-rate risk. Public investors generally cannot see a bank’s confidential supervisory rating, so public filings and ratios are not equivalent to an examination result. The Federal Reserve’s 2025–2026 supervisory priorities included liquidity, capital, operational and cyber resilience, and credit, market, and interest-rate risks. Those priorities indicate areas worth monitoring; they do not establish that a particular bank has a deficiency.

6. Value the shares only after the risk review

Use tangible book and earnings together

Price-to-tangible-book value (P/TBV) is useful because bank assets and liabilities are marked and funded within a capital-intensive model, but tangible book is not a liquidation guarantee. Check how the calculation treats goodwill, other intangible assets, accumulated AFS gains or losses, preferred equity, and dilution. Compare P/TBV with sustainable ROE, capital requirements, growth, credit quality, and funding stability.

Price-to-book value, earnings multiples, dividend yield, and buyback yield add perspective. A low multiple may be pricing real asset-quality or liquidity problems. A high multiple may reflect durable returns and a strong franchise, but it leaves less room for an earnings miss. Do not apply one market-wide multiple to banks with different business models.

Test dividend and buyback capacity

Determine whether distributions are funded by recurring earnings after provisions and required capital retention. A high current yield is less attractive if the bank must rebuild capital, faces rising losses, or relies on balance-sheet shrinkage. Buybacks can increase per-share value when shares are cheap and capital is surplus; they can destroy flexibility when the bank is under stress.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use market indicators as signals, not substitutes

The Federal Reserve describes the market leverage ratio and credit-default-swap (CDS) spreads as forward-looking indicators of market confidence in a bank’s financial strength. A lower stock price reduces the market leverage ratio, while wider CDS spreads indicate lower confidence in creditworthiness. These indicators do not replace filings, and CDS data may be unavailable or uninformative for smaller banks.

A repeatable comparison method for several banks

Put candidate banks in one worksheet, but normalize before ranking them.

Comparison axis What to measure How to interpret it
Capital CET1, leverage capital, trend, minimums, buffers, distributions Prefer resilient buffers after plausible losses and growth, not merely the highest headline ratio.
Earnings ROAA, ROE, NIM, net interest income, fees, expenses, provisions Favor recurring returns that survive normal funding and credit conditions.
Credit Delinquencies, nonaccruals, charge-offs, reserves, portfolio mix Compare similar exposures and investigate worsening direction or weak coverage.
Funding and liquidity Deposit stability, uninsured exposure, loan-to-deposit ratio, wholesale funding, liquid assets Assess runoff and forced-sale risk rather than relying on one ratio.
Interest-rate and securities risk Asset and liability sensitivity, duration, unrealized gains or losses Ask how rates would affect earnings, capital, and liquidity simultaneously.
Business and governance Revenue mix, controls, litigation, cyber and operational disclosures Discount opaque or concentrated models that cannot explain their risks.
Valuation P/TBV, P/B, earnings, dividend and buyback capacity Relate price to sustainable returns and risk-adjusted growth.

Use the bank’s own history and a close peer set. Record why a difference exists before deciding that it is good or bad; a higher margin may compensate for higher credit risk, and a lower multiple may reflect a weaker franchise.

A practical pre-purchase workflow

  1. Set the scope. Note the bank’s reporting date, domicile, legal entity, business model, and peer group.
  2. Read the latest filing and footnotes. Mark changes in accounting, acquisitions, loan classifications, and capital definitions.
  3. Chart capital. Plot CET1 and leverage capital for several periods against applicable minimums and buffers.
  4. Rebuild earnings. Separate NIM, funding costs, fees, trading, expenses, provisions, taxes, and one-time items.
  5. Audit the loan book. Break out concentrations, delinquency, nonaccrual, charge-offs, reserves, collateral, and maturities.
  6. Map funding. Identify core, uninsured, rate-sensitive, brokered, and wholesale sources plus contingent borrowing.
  7. Run a rate-and-liquidity thought experiment. Consider deposit runoff, higher funding costs, lower securities values, and forced sales.
  8. Review governance. Read risk-factor updates, legal matters, cyber disclosures, control findings, and management incentives.
  9. Calculate valuation. Use current share price, diluted shares, tangible equity, sustainable earnings, dividends, and buybacks.
  10. Write a one-page thesis and disconfirming checklist. State what must remain true for the investment to work and which quarterly metrics would invalidate it.

Red flags that deserve investigation

  • CET1 or leverage capital falling for several periods while dividends or buybacks continue.
  • Rapid loan growth funded by expensive or concentrated wholesale deposits.
  • Delinquencies and nonaccruals rising before provisions or reserves respond.
  • Large CRE, card, auto, geographic, or single-borrower concentrations that management discusses only generally.
  • ROE rising mainly because equity shrank, trading gains spiked, or provisions were released.
  • NIM holding up only because deposit costs have not yet repriced.
  • Large unrealized securities losses combined with uninsured deposits or limited contingent funding.
  • Repeated changes in metrics, weak reconciliation between earnings materials and filings, or unexplained restatements.
  • Material litigation, regulatory findings, cyber incidents, or operational outages without a credible remediation plan.
  • A very low valuation multiple that is explained only as a “bargain,” without a loss or liquidity analysis.

Common analytical mistakes

Treating an industry average as a target

System figures provide context, not a required score. The U.S. aggregates cited above combine banks with very different sizes, geographies, portfolios, and accounting profiles.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming a high CET1 ratio guarantees safety

CET1 does not measure every liquidity, concentration, operational, or interest-rate risk. Check leverage capital, asset quality, funding, and the bank’s ability to retain earnings under stress.

Calling a high NIM “better” without checking risk

Margins reflect funding, asset yields, loan mix, and rates. A higher NIM can accompany riskier lending or more expensive future deposits.

Using current provisions as a forecast

Provision expense is an accounting estimate for expected losses and can change sharply as assumptions, delinquencies, collateral values, or macroeconomic conditions change. Inspect the allowance and the underlying exposures.

Comparing mismatched banks

Normalize geography, business model, reporting period, capital definition, and portfolio mix. A ranking built from unadjusted ratios can reward a difference in composition rather than superior execution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Confusing public data with supervisory knowledge

Regulators have examination information that shareholders generally do not. Public filings are essential, but they cannot reproduce a confidential CAMELS assessment.

When U.S. numbers do not apply directly

The cited capital, earnings, credit, and funding figures come from U.S. Call Reports, FR Y-9C data, and Federal Reserve analysis. For a bank in another country, identify the local equivalent of CET1 and leverage requirements, deposit-insurance rules, liquidity disclosures, securities accounting, and supervisory reports. Keep the analytical questions the same, but do not import U.S. thresholds or industry averages without confirming that definitions match.

What a complete decision memo should contain

Before buying, write down the latest figures and their dates, the three-year direction, the main business drivers, the largest concentrations, the funding plan, the plausible stress case, and the valuation calculation. State which assumptions are facts from filings and which are your estimates. Include the specific quarterly data you will revisit: capital ratios, deposit mix, wholesale funding, NIM, provisions, nonaccruals, charge-offs, reserves, securities values, and management’s explanations.

If you cannot explain how the bank earns money, absorbs losses, funds withdrawals, and supports its valuation in plain language, the analysis is not finished. The purchase decision should follow that work, not substitute for it.
