How to Estimate Taxes Before Exercising or Selling Employee Stock Options

You cannot estimate the tax from an option’s “spread” alone. First identify whether the award is an incentive stock option (ISO) or a nonstatutory stock option (NSO), then model the exercise year and any sale year separately. For an NSO, exercise usually creates wage income. For an ISO, regular federal income is generally deferred at exercise, but the spread can create an alternative minimum tax (AMT) adjustment. A later sale has its own capital-gain calculation, and broker-reported basis may need correction.

The workflow below uses the Internal Revenue Service (IRS) 2025 rules as a framework. Use the forms and thresholds for the actual tax year of your exercise or sale, and add your filing status, other income, deductions, and state and local rules before relying on a dollar estimate.

1. Confirm what kind of option you have

Your grant agreement, equity portal, or employer should identify the award as an ISO or NSO. If the documents are unclear, ask the employer before calculating anything. The two types can produce completely different tax results.

Feature ISO (statutory option) NSO (nonstatutory option)
Grant Generally no regular federal income at grant. For an option without a readily determinable fair market value at grant, generally no income at grant.
Exercise Generally no regular income-tax inclusion. The spread can be an AMT adjustment when shares become transferable or are no longer subject to a substantial risk of forfeiture. Usually compensation income equal to the applicable fair-market-value spread when the shares become substantially vested (or under the rule applicable to the award). The employer generally reports it as wages, including Form W-2 box 12 code V.
Basis after exercise Track regular-tax basis and a separate AMT basis; they may differ. Basis generally includes what you paid plus compensation already included in income.
Sale Determine whether the disposition is qualifying or disqualifying and calculate regular and, if relevant, AMT consequences. Report the sale under ordinary stock-sale rules, using a basis that includes previously taxed compensation.

Do not assume that every employee option is an ISO. The exercise-price spread, reporting, holding-period rules, and AMT exposure depend on the classification.

2. Gather the numbers before you estimate

Create one record for each grant or exercise lot. Collect:

  • Option type, grant date, vesting schedule, expiration date, and any transfer or forfeiture restrictions.
  • Number of shares exercised, exercise price per share, and total amount paid.
  • Fair market value (FMV) at exercise and, for an ISO, the FMV when the shares become transferable or cease to be subject to a substantial risk of forfeiture.
  • Exercise date, expected sale date, expected sale price, commissions, and other sale costs.
  • Forms W-2, 3921, and 1099-B; the employer’s equity statements; and any prior-year AMT records or minimum-tax credit information.
  • Tax year, filing status, other income, deductions, and the states and localities in which you live or work.

Use actual employer or market records for FMV. A private-company valuation, a public-market closing price, and a broker’s proceeds figure are not interchangeable without checking what each number represents.

3. Estimate an NSO exercise

Calculate the compensation spread

For an NSO that lacks a readily determinable value at grant, the usual federal estimate is:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Compensation income = (FMV when the shares are taxable) − exercise price × shares

For example, suppose you exercise 1,000 shares at $4 when the applicable FMV is $11. The spread is $7 per share, or $7,000 of compensation income. Your employer generally includes that amount in Form W-2 wages and withholds through payroll. The exact withholding and your final tax depend on your Form W-4 settings, total wages, filing status, deductions, and other income.

Establish the NSO basis

Your initial stock basis generally consists of the $4,000 paid to exercise plus the $7,000 included as compensation, producing a $11,000 basis, or $11 per share in this example. Keep the calculation even if the broker later displays a different basis.

Estimate a later NSO sale

If you sell those 1,000 shares for $15 each and pay $100 of selling costs, estimated proceeds are $14,900. Subtract the $11,000 basis to obtain a $3,900 capital gain. The holding period determines whether the gain is short-term or long-term under the ordinary stock-sale rules. The sale-year tax rate is not determined by the original option exercise alone.

Compare the employer’s W-2 compensation with the basis shown by your broker. If the 1099-B does not reflect compensation already taxed, you may need to adjust basis on Form 8949 when reporting the sale. The IRS cautions that for options granted on or after January 1, 2014, Form 1099-B basis will not include amounts included in income on grant or exercise.

4. Estimate an ISO exercise and possible AMT

Regular federal income tax at exercise

For a statutory ISO, the IRS says not to include an amount in regular income when you exercise. That does not mean the exercise is tax-free for every purpose. The spread can be an AMT preference adjustment when the shares become transferable or are no longer subject to a substantial risk of forfeiture.

Use this preliminary calculation:

Potential ISO AMT adjustment = (FMV at the relevant transfer/forfeiture point − exercise price) × shares

If you exercise 100 shares at $9 and the relevant FMV is $16, the spread is $7 per share and the adjustment is $700. This is the IRS’s 2025 illustrative example; it is not a universal exemption, threshold, or expected tax bill.

Understand what the adjustment is—and is not

The adjustment increases AMT income for the exercise year. It is not automatically a 26% tax on the spread. Your AMT liability depends on the rest of your Form 6251 calculation, including filing status, income, deductions, and other AMT preference or adjustment items. The AMT basis of the shares increases by the adjustment, while regular-tax basis may remain at the exercise price. That difference must be tracked until the shares are sold.

For 2025, the Form 6251 instructions state that the 26% AMT rate applies to the first $239,100 of taxable excess for noncorporate taxpayers, or $119,550 for married taxpayers filing separately. These are tax-year-specific amounts used inside the AMT computation, not a direct tax rate to multiply by every ISO spread.

Same-year ISO sale

If ISO shares are disposed of in the same year they are exercised, the IRS says no ISO AMT adjustment is required for that exercise. You still must calculate the stock-sale result and determine whether the disposition meets the applicable ISO holding-period rules.

5. Model the sale as a separate transaction

Record proceeds and costs

Start with the gross sale proceeds, subtract commissions and other allowable selling costs, and then compare the result with the correct basis. Use the settlement or trade information for the actual sale date and lot rather than an account’s current unrealized value.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Determine the ISO disposition category

For ISO shares, determine whether the sale is a qualifying or disqualifying disposition under the applicable holding-period rules. A qualifying disposition generally preserves the intended ISO capital-gain treatment; a disqualifying disposition can cause part of the spread to be treated as compensation. The exact result depends on the exercise date, grant date, sale date, and the number of shares sold. Apply the rules for the tax year of the sale.

Keep two basis schedules when AMT applies

Maintain a regular-tax schedule and an AMT schedule for each ISO lot:

  • Regular basis: generally the exercise price, adjusted as required by the disposition rules.
  • AMT basis: regular basis plus the ISO AMT adjustment previously recognized.

When you sell, the difference between the regular and AMT calculations can affect Form 6251 and may produce an AMT credit in a later year. Do not discard the exercise-year records after filing; the basis reconciliation can remain relevant until the shares are disposed of.

6. Follow this worksheet sequence

  1. Identify the award. Write ISO or NSO, the grant number, and the governing documents. Confirm uncertain classifications with the employer.
  2. Enter the exercise data. Record shares, exercise price, total cash paid, exercise date, FMV, and vesting or transfer restrictions.
  3. Calculate exercise-year income. For an NSO, estimate the compensation spread and compare it with Form W-2. For an ISO, calculate the potential Form 6251 adjustment and do not put it into regular wages merely because there is a spread.
  4. Project the sale. Enter expected sale date, price, commissions, and lot identification. Calculate proceeds separately from exercise-year income.
  5. Reconcile basis. Add previously taxed NSO compensation to NSO basis. For ISO lots, maintain regular and AMT basis and classify the disposition.
  6. Run the entire return. Add salary, bonuses, investment income, deductions, credits, filing status, and other AMT items. A stock-option spread by itself cannot produce a reliable total tax bill.
  7. Apply jurisdiction rules. Add state and local income-tax treatment for your residence, work location, and any sourcing rules. The federal IRS publications do not determine those amounts.
  8. Replace estimates with final documents. After the transaction, use the final W-2, Form 3921, Form 1099-B, brokerage statement, and employer records. Correct basis on Form 8949 when required.

7. Compare exercising now, later, or selling immediately

Tax is only one part of the decision. Compare the alternatives using the same share count and realistic price assumptions.

Decision Tax items to model Non-tax exposure
Exercise and sell in the same year NSO wage income plus sale gain or loss; ISO exercise generally has no AMT adjustment when sold in the exercise year, but sale classification still matters. Less time exposed to share-price movement and concentration; you need cash for the exercise and any withholding.
Exercise and hold NSO compensation at exercise; possible ISO AMT adjustment; later capital gain or loss and basis reconciliation. Liquidity risk, price volatility, expiration risk, and the possibility that tax is due before shares can be sold.
Wait to exercise Future FMV may increase the NSO spread or ISO AMT adjustment; an option can expire or become less valuable. Preserves cash today but gives up certainty about price and continued employment or vesting.

No tax worksheet can predict a future share price or establish the best timing. Include concentration risk, liquidity, expiration, and the possibility of losing money on shares held to seek a preferred tax result.

8. Match the records to the tax forms

Form W-2

For an NSO, check that compensation from exercise appears in wages and that the employer’s reporting agrees with your worksheet. Keep payroll withholding records; withholding is a prepayment, not necessarily your final liability.

Form 3921

For an ISO exercised in 2025, Publication 525 says the corporation should provide Form 3921 or an equivalent statement. It records the exercise details needed to calculate the ISO basis and potential AMT adjustment. Use the corresponding form for the actual exercise year rather than automatically using a 2025 form for a later transaction.

Form 6251

Use the Form 6251 instructions for the relevant year to enter the ISO adjustment and complete the AMT calculation. The line and threshold values can change from year to year.

Forms 1099-B, 8949, and Schedule D

Brokerage reporting supplies proceeds and may supply basis, but it may omit compensation already included in income. Compare the 1099-B with your W-2, Form 3921, and basis schedule. Use Form 8949 to make a required basis adjustment, then carry the result to Schedule D.

9. Common estimation failures and fixes

Treating every option as an ISO

Symptom: You exclude an NSO spread from wages or ignore payroll withholding.

Fix: Verify the grant classification in the award documents and employer records before applying any formula.

Applying the 26% AMT rate directly to the spread

Symptom: You multiply the ISO spread by 26% and call that the AMT bill.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fix: Enter the adjustment into the full Form 6251 computation. The 26% rate applies to the specified range of taxable excess after the AMT calculation, not automatically to each option dollar.

Using the broker’s basis without checking compensation

Symptom: A sale produces an unexpectedly large gain because the 1099-B basis equals only the exercise price.

Fix: Reconcile broker basis with W-2 compensation or the ISO AMT schedule and report the required adjustment on Form 8949.

Mixing exercise-year and sale-year tax

Symptom: You subtract a later sale gain from the exercise-year wages or treat the entire sale proceeds as compensation.

Free tools Windows power users keep installed

Fix: Keep separate columns for exercise-year income, regular basis, AMT basis, sale proceeds, and sale-year gain or loss.

Ignoring jurisdiction and the rest of the return

Symptom: A spreadsheet appears precise but omits state tax, filing status, other income, deductions, or other AMT items.

Fix: Add those inputs before making a cash-reserve or exercise decision.

10. When to obtain professional help

Consider a tax professional experienced with equity compensation when you have a large ISO exercise, a private-company valuation, multiple exercise lots, a same-year and prior-year AMT history, a move between states, unusual transfer restrictions, or a planned disqualifying disposition. Ask the preparer to explain how the W-2, Form 3921, Form 6251, 1099-B, Form 8949, and Schedule D will reconcile. A preparer can calculate your return, but you should still retain the underlying grant and basis records.

11. A compact pre-transaction checklist

  • Option type confirmed in writing.
  • Exercise price, shares, dates, vesting, and transfer restrictions recorded.
  • FMV source and valuation date documented.
  • NSO wage estimate or ISO AMT adjustment calculated for the correct year.
  • Cash reserved for exercise, withholding, and possible AMT.
  • Expected sale proceeds, costs, holding period, and disposition category modeled.
  • Regular and AMT basis schedules created for every ISO lot.
  • Federal, state, and local effects considered.
  • Forms and broker records assigned to the transaction after settlement.
