How to Draft Contract Clauses for Damages and Deposits With Indian GST in Mind

GST does not turn on whether a contract calls an amount “liquidated damages,” a “penalty,” a “fee,” or a “forfeiture.” The key drafting question is what the payment actually buys. Under CBIC Circular No. 178/10/2022-GST, compensation paid only for loss caused by a breach, with no agreement to tolerate or facilitate that breach, is not consideration for a supply. A charge for an agreed facility—such as accepting late payment, allowing early termination or processing a cancellation—can be consideration for a supply and may be taxable with the related principal supply.

Draft the clause around the triggering event, commercial purpose, calculation, deposit mechanics and parties’ actual conduct. The wording should make the intended GST analysis demonstrable, not attempt to obtain a tax result through a heading alone.

Start with the payment’s substance, not its label

Indian GST analysis begins with whether there is a “supply” and whether the amount is consideration for that supply. The contract label is evidence, but it is not decisive. A clause headed Liquidated damages may describe genuine compensation for an injured party, or it may price a facility that the customer is allowed to use. Those are different arrangements.

CBIC Circular No. 178/10/2022-GST, issued on 3 August 2022, explains that compensatory payments for injury, loss or damage from breach are not consideration where the recipient has not agreed, expressly or implicitly, to tolerate the breach, refrain from an act or do something for the payer. In that situation, the circular says, “Such payments do not constitute consideration for a supply and are not taxable.” Read the statement in its stated context; it is not a blanket exemption for every contractual charge. See the CBIC circular (PDF).

The same circular treats some amounts called a fine or penalty differently. If the contract gives the payer a commercial facility—such as payment after the due date, early termination of a lease, prepayment of a loan or cancellation of an intended supply—the amount can be consideration for that facility. Where the underlying supply is taxable, the amount may be taxable as well.

The five-way classification to make before writing

Payment pattern What the clause should establish GST issue raised by CBIC guidance
Compensation for breach The breach, the loss being compensated, and the absence of any promise to tolerate or facilitate the breach Not consideration for a supply on the circular’s stated facts
Price for an agreed facility What the payer is permitted to do and what the recipient undertakes in return Can be consideration for a supply and taxable where that supply is taxable
Refundable security deposit That money is held as security, the refund trigger, and permitted deductions Not payment for the supply unless and until the supplier applies it as consideration
Advance or applied deposit When an amount is credited against the price or another supply, and the accounting and invoicing step Tax treatment follows the underlying supply and the point at which the amount becomes consideration
Statutory fine The legal provision imposing the fine and its separation from contractual pricing A fine for violating law is not consideration for a supply under the cited guidance

Use this classification before choosing a heading. If one clause combines several purposes, separate them into subclauses and maintain separate records.

Drafting workflow: an eight-step GST check

  1. Identify the trigger. State whether payment follows non-performance, delay, a permitted cancellation, early termination, prepayment, damage to property, or a statutory violation.
  2. Name the economic purpose. Say whether the amount compensates a specified loss, pays for an agreed facility, secures performance, or is applied toward the contract price. Avoid relying on “penalty” or “forfeiture” alone.
  3. Describe the reciprocal act, if any. For a facility charge, identify what the recipient agrees to do—for example, keep a service available after the due date or accept an early exit. If there is no reciprocal act, say that the amount is solely for the loss caused by breach.
  4. Set a calculation method. Use a documented formula, capped amount, reasonable estimate of the identified loss, or stated facility price. Explain the commercial basis and retain the records supporting it.
  5. Separate amounts. Keep principal price, GST, security, damages, interest or facility charges and statutory fines in distinct fields in the contract, invoice system and ledger.
  6. Specify deposit treatment. State whether money is refundable, when it can be retained, which deductions are allowed, and when any part is applied as consideration.
  7. Map the principal supply. For cancellation and late-payment amounts, identify the related supply, its taxability and the person responsible for checking the applicable rate, place and time of supply.
  8. Test conduct against wording. The parties’ invoices, notices, credit notes, ledgers and correspondence should match the clause. A clause that says “compensation” while staff routinely sell a cancellation option creates an evidentiary problem.

Compensatory damages for a breach

A compensatory damages clause is strongest when it connects the amount to an identifiable injury and makes clear that the injured party is not selling permission to breach. CBIC’s examples include compensation paid by a builder to buyers for delayed construction and certain earnest-money forfeitures in agreements to sell immovable property or in government bids. The circular treats those payments as compensation where the payer receives nothing in return.

Elements to include

  • The exact breach and the date or period over which it occurs.
  • The category of loss—such as additional accommodation, restoration, replacement, investigation or demonstrable delay cost—without claiming losses that the agreement excludes.
  • The calculation evidence and any cap or mitigation obligation.
  • A statement that payment does not grant a right to commit or continue the breach and does not represent a service of tolerating it.
  • Reservation of other remedies, if intended, while avoiding double recovery.

Illustrative wording

“If {{party}} fails to {{specified obligation}}, {{injured party}} may recover the reasonable loss directly resulting from that failure. The amount will be calculated under {{formula/evidence}} and supported by contemporaneous records. This payment compensates loss caused by the breach; it does not grant {{party}} permission to breach, nor does {{injured party}} agree to tolerate, facilitate or supply any service in return for the breach. Any amount retained or recovered under this clause will be recorded separately from the price for the contracted supply.”

This language cannot, by itself, determine GST. If the surrounding agreement or actual conduct gives the payer a paid option to breach, the substance may point to a facility instead.

Charges for an agreed commercial facility

Some contracts deliberately offer flexibility for a price. Examples in the CBIC circular include accepting payment after the due date, allowing early termination of a lease, accepting prepayment of a loan and processing cancellation of an intended supply. In each case, the payer obtains something beyond compensation: a contractual option, administrative action or continued accommodation of a changed performance.

How to describe the facility

  • Call the option voluntary and state how it is requested or exercised.
  • Define the recipient’s undertaking: continued access, release from the remaining term, processing of cancellation or another concrete act.
  • State whether the amount is payable only when the option is exercised, or accrues automatically on a default.
  • Identify the principal supply to which the facility relates.
  • Provide the invoicing and tax review step rather than promising a fixed GST result.
“At the customer’s written request, and subject to the conditions below, the supplier may permit {{late payment/early termination/cancellation}}. The customer will pay {{facility amount or formula}} for the supplier’s undertaking to {{specific act}}. This amount is separate from the price for {{principal supply}}. The supplier will determine the applicable GST treatment by reference to the principal supply and the law in force when the facility is provided.”

CBIC states that such payments, even if called a fine or penalty, are “actually payments that amount to consideration for supply, and are subject to GST, in cases where such supply is taxable.” The quotation appears in the circular’s discussion of commercial facilities, not compensatory damages.

Late-payment amounts: distinguish compensation, interest and a paid extension

Do not place every late-payment amount in one generic “penalty” clause. Ask whether the amount compensates a loss from non-payment, is a statutory or contractual interest mechanism, or buys an agreed extension. The circular says ancillary late-payment charges are assessed with the principal supply in the situations it discusses. That makes the underlying supply, its taxability and the parties’ documents critical.

Drafting controls

  • Define the original due date and the event that starts the charge.
  • State whether the customer is in breach immediately or has an agreed grace or extension facility.
  • Use a stated rate or formula, identify the calculation period and avoid compounding unless intended and lawful.
  • Keep any amount described as compensation for collection cost separate from a charge for granting more time.
  • Make invoices or debit notes identify the related principal supply and the period concerned.

Have the tax treatment checked for the actual transaction. The circular is guidance on the distinction, not a substitute for reviewing the current law, the contract and the supply’s classification.

Cancellation fees and early termination

A cancellation amount can be pure compensation if it reimburses loss after a customer breaches a commitment and receives no facility in return. It can instead be payment for a cancellation facility when the contract gives the customer a planned right to cancel and the supplier undertakes to process the cancellation or release the customer from future performance.

Clause design

  1. State whether cancellation is a contractual right available before breach or a remedy after breach.
  2. Describe what the supplier does when the right is exercised: reserve capacity, unwind orders, release a lease term, refund a balance or perform administrative work.
  3. Set a clear notice process and calculation, including any non-refundable third-party cost that is actually passed through.
  4. Explain treatment of amounts already paid and whether they are refunded, retained as the facility price or applied against another supply.
  5. Link the charge to the principal supply for tax review and documentation.

Do not label a pre-priced cancellation option “damages” merely to obtain a different GST result. Substance and conduct control.

Security deposits, advances and forfeiture

The CBIC GST Sectoral FAQs state that a deposit given in respect of a supply is not payment for that supply unless the supplier applies it as consideration. The official FAQ is available on the CBIC GST Sectoral FAQs page. That rule makes the deposit’s lifecycle important: receipt, holding, deduction, application and refund are separate events.

Write a genuine refundable security deposit

  • State that the amount is held as security and is not an advance against the price.
  • Identify the account or ledger treatment and whether it earns interest.
  • List the events allowing deduction, such as unpaid invoices, repair of specified damage or replacement of identified equipment.
  • Require a written statement of deductions with supporting records.
  • Set the refund deadline and the conditions for releasing the balance.
“The customer will pay {{amount}} as a refundable security deposit. The deposit is held as security and is not consideration for {{principal supply}} unless and until the supplier applies an identified portion against an amount payable under this agreement. Before applying any portion, the supplier will give {{notice and evidence}}. Any applied portion will be recorded and documented separately from the unapplied balance. The remaining deposit will be refunded within {{period}} after {{return condition}}.”

When a deposit becomes an advance or consideration

If the parties agree that money is credited against the price, a future order or another supply, describe that application explicitly. The contract should identify the relevant supply, the date or event of application, the accounting entry and the document issued. Do not call an amount “security” while routinely offsetting it against invoices without the contract’s application mechanics.

Forfeiture after breach

Forfeiture requires a separate analysis. If the payer receives nothing and the amount compensates the recipient for loss caused by breach, CBIC’s circular treats the payment as compensation in the examples it gives. If retention is the price of a cancellation or other agreed facility, it may be consideration for that facility. The contract should state which event occurred, what the recipient supplied in return, and how the retained amount was calculated.

Statutory fines are not contractual prices

Keep a fine imposed for violating a statute or regulatory requirement outside the commercial consideration clauses. Identify the legal authority, issuing body and payment process. CBIC guidance distinguishes such statutory penalties from amounts that a contract calls a fine but that actually pay for a commercial facility. Do not combine statutory fines with damages, cancellation charges or late-payment prices in one invoice line.

Comparison: wording, evidence and conduct

Question Compensatory payment Facility charge
Why is money paid? To repair loss from a specified breach To obtain an agreed option, extension, release or processing action
Does the recipient do something for the payer? No tolerance or reciprocal act is promised Yes; the recipient performs or permits the described facility
When does liability arise? After the defined breach and resulting loss When the payer exercises or receives the facility, under the agreed trigger
What records matter? Breach notice, loss calculation and supporting evidence Request, approval, service records, principal-supply invoice and facility calculation
What defeats the intended characterization? Marketing or conduct that sells permission to breach Absence of any identifiable facility or reciprocal act

Records that make the clause defensible

Tax treatment is easier to explain when the file tells one consistent story. Retain the signed agreement and amendments, the event notice, calculations, approvals, correspondence, photographs or repair reports where relevant, refund proof, ledger entries and invoices or debit notes. For a deposit, preserve the opening receipt, unapplied balance, deduction statement, customer approval or notice and final refund or application entry.

Accounting should use separate codes for principal consideration, refundable security, applied deposit, damages, facility charges and statutory fines. If a charge is linked to a principal supply, record that link in the transaction description. Reconcile contract clauses to the invoice system periodically; an automated “penalty” code can undermine a carefully drafted distinction.

Common drafting failures and repairs

Failure: relying on the heading

Repair: Replace a bare “liquidated damages” heading with the trigger, loss, formula and statement that no right to breach is being sold.

Failure: calling every retained amount a forfeiture

Repair: State whether the customer breached, exercised a cancellation right, or had a deposit applied to an unpaid price. Use separate subclauses and records.

Failure: treating a deposit as permanently non-taxable

Repair: Define the refund and application mechanics. The FAQ’s rule applies to a deposit until the supplier applies it as consideration; the underlying supply and current law still require review.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Failure: mixing late-payment charges with damages

Repair: Identify whether the amount compensates loss or buys an extension, then map it to the principal supply and document the chosen treatment.

Failure: promising a GST outcome

Repair: Use a tax-review covenant that allocates responsibility for checking current rates, exemptions, place and time of supply, invoicing and later amendments. Do not state that wording alone guarantees “no GST.”

A clause-by-clause review checklist

  • Is the triggering event objectively defined?
  • Does the clause state compensation, facility price, security or statutory fine as the economic purpose?
  • If compensation is intended, is the loss or commercial basis documented?
  • If a facility is intended, is the recipient’s reciprocal act or permission described?
  • Are principal price, GST, deposit, damages and facility amounts separated?
  • Does the deposit clause state refund timing, permitted deductions and application steps?
  • Do cancellation and late-payment clauses identify the related principal supply?
  • Do invoices, ledgers, notices and staff practices match the wording?
  • Are statutory fines kept distinct from contractual amounts?
  • Has an Indian GST or commercial-contract professional reviewed the complete arrangement, including current amendments and judicial decisions?

What the CBIC sources do—and do not—settle

The controlling practical distinction in the cited material is between money that merely compensates an injured party and money paid for an agreed activity or facility. The 3 August 2022 CBIC circular supplies the examples and wording, while the CBIC English FAQ text explains the deposit principle. Neither source determines the result for every contract, rate, exemption, place of supply, time of supply or later legal development. Those issues must be checked for the transaction and date at hand.

For a final draft, have counsel or a qualified Indian GST adviser read the entire agreement and the parties’ intended workflow together. A clause is useful when it accurately records the bargain, produces consistent evidence and leaves the tax analysis open to the law applicable when the payment occurs.
