Choose a term loan when you know the amount, purpose, and repayment period in advance. The better option is the one whose draw pattern, payment schedule, total cost, collateral requirements, and renewal risk match your actual cash flow—not the one with the largest advertised limit or lowest headline rate.
Line of credit or term loan: the essential difference
A business line of credit is revolving access to money up to an approved limit. You draw only what you need, repay according to the agreement, and may be able to draw again while the facility remains available. A term loan advances a defined amount, usually for a defined purpose, and you repay that advance over an agreed term.

The Federal Reserve’s March 2025 overview describes lines as revolving credit used as needed for liquidity, while business loans generally have fixed, longer repayment terms and payment amounts. Those are typical structures, not guarantees: the signed note, credit agreement, fee schedule, and security documents control your transaction.

- Define what the money will pay for and whether the amount or timing can change.
- Map the required payments to realistic business cash flow, including slow months and late customer payments.
- Compare total dollars paid under your expected borrowing pattern, not only the stated interest rate.
- Review renewal, maturity, collateral, guarantees, covenants, and default provisions before relying on continued access.
When a business line of credit is the better fit
Variable working-capital gaps
A line can bridge a timing mismatch between paying suppliers, employees, or other operating costs and collecting customer receivables. If the gap changes from month to month, drawing the exact amount needed can avoid borrowing a full lump sum before the cash is required.

Seasonal or cyclical operations
Businesses that build inventory before a busy season, carry payroll through a predictable slow period, or experience recurring production cycles may benefit from a facility that can be drawn and repaid repeatedly. SBA CAPLines are designed for short-term and cyclical working-capital needs, although eligibility and terms are program- and lender-specific.
Repeated short-term needs
A line is worth comparing when the same type of need occurs several times and the contract permits redraws after repayment. Confirm that the facility actually revolves, because some products have a draw period followed by a repayment period during which new borrowing is prohibited.
What a line does not solve
A line is not automatically cheaper, permanent, or available whenever you want it. The lender may reduce the limit, decline a requested draw, require an annual review, or refuse renewal. A line also may create pressure to refinance ordinary operating shortfalls instead of fixing margins, collections, inventory turnover, or pricing.
When a term loan is the better fit
A known purchase or project
A term loan is usually easier to match to a one-time equipment purchase, build-out, acquisition of long-lived assets, or other project with a known budget. You receive a defined amount and can test whether the expected benefit or cash generation covers the scheduled payments.
Predictable repayment planning
The FDIC notes that term-loan payments are predictable. A fixed schedule can make budgeting and lender reporting simpler, particularly when revenue is relatively stable and the financed asset or project will produce cash over a known period.
Borrowing the full amount at once
If you need nearly all of the funds immediately, a line’s unused availability may add fees or renewal risk without providing much benefit. A term loan can avoid paying for access you do not expect to use, subject to its interest and fee structure.
What a term loan does not solve
A term loan can leave you paying interest on money that sits unused. It also does not automatically make an unaffordable project safe: a fixed payment still has to be made when sales fall, customers pay late, or costs rise.

Side-by-side comparison
| Decision axis | Business line of credit | Term loan |
|---|---|---|
| Funding pattern | Draw as needed up to a stated limit; repeated access depends on the contract. | Defined amount advanced, typically for a specific planned need. |
| Best-aligned need | Variable, cyclical, or recurring short-term working capital. | Known one-time purchase, project, or other defined financing need. |
| Interest basis | Usually tied to the amount outstanding and the time it is outstanding; verify the agreement. | Usually charged on the outstanding loan balance according to the note; confirm whether the rate is fixed or variable. |
| Repayment planning | Confirm how principal is repaid, minimum payments, draw and repayment periods, maturity, and renewal or review conditions. | Confirm payment amount and frequency, term, rate type, amortization, and prepayment rules. |
| Cost comparison | Include interest on the amount and time used plus draw, annual, maintenance, and other line fees. | Include interest on the full advance over time plus origination and other fees. |
| Availability and risk | Confirm the limit, redraw rules, collateral, guarantees, and whether the line can be reduced or not renewed. | Confirm collateral, guarantees, covenants, maturity, and the cost of borrowing funds not immediately needed. |
| Cash-flow profile | Can fit uneven inflows if repayment mechanics match the cycle. | Requires scheduled payments even during weak revenue periods. |
These are typical characteristics, not universal contract terms. Compare written offers using the same borrowing amount, expected timing, and repayment assumptions.

A practical decision path
1. State the purpose in one sentence
Write, for example, “I need funding for inventory and payroll during a three-month seasonal gap” or “I need a defined amount for a machine that will be installed this quarter.” If you cannot describe the purpose and timing, pause before accepting a maximum-limit offer. A lender’s approval does not determine whether the structure fits the business.
2. Separate known costs from uncertain costs
- Put a one-time invoice, equipment quote, construction budget, or acquisition price in the known-cost column.
- Put fluctuating receivables, inventory replenishment, seasonal payroll, and emergency operating gaps in the uncertain-cost column.
- Identify whether you will draw once, draw in stages, or draw and repay repeatedly.
A known amount needed all at once generally points toward term-loan offers. An uncertain amount or timing, especially with repeated borrowing and repayment, points toward line-of-credit offers.
3. Forecast repayment from actual cash flow
Build a month-by-month forecast for the full repayment or draw period. Include expected collection dates rather than only invoice dates, recurring payroll and tax obligations, rent, supplier terms, and a conservative allowance for delayed or lost sales. Model the lowest-cash months and ask whether the required payment or principal reduction can still be made.
The FDIC specifically advises considering how and when the business will generate revenue to repay borrowing. Do not select a product because its approved limit is large enough; select it because the required payments fit the cash the business can realistically produce.
4. Model the actual borrowing pattern
For a line, list each expected draw, the number of days or months outstanding, repayments, and any period when the lender can demand reduction or stop new draws. For a term loan, model the full advance from the first payment through maturity, including any interest-only period, balloon payment, or variable-rate reset.
Use a consistent comparison: same amount financed, same start date, same expected repayment timing, and the same treatment of fees. A line with a lower rate can cost more if fees are high or if the balance remains outstanding longer than planned.
5. Request complete written terms
Ask each lender for the proposal, note or credit agreement, fee schedule, collateral documents, guarantee language, and any annual-review or borrowing-base requirements. Do not rely on a marketing summary that omits the repayment period, maturity, or default provisions.

6. Stress-test the choice
- What happens if customer payments arrive 30 or 60 days late?
- What happens if sales fall during the weakest seasonal month?
- What happens if the variable rate rises?
- What happens if the line is not renewed or the limit is reduced?
- What happens if the financed project is delayed and produces no revenue for several months?
If the business fails the stress test, reduce the amount, extend the repayment period where appropriate, add an equity contribution, postpone the project, or seek professional advice before borrowing.

How to compare the real cost
Interest is only one component
Compare interest plus origination, draw, annual, maintenance, unused-line, documentation, wire, late, and other contract fees that apply. The exact fee names differ by lender. An advertised rate may not include these charges, and an offer may not display an annual percentage rate.
Line-of-credit cost questions
- Is interest charged only on the outstanding balance, and how is the balance measured?
- Is there a fee for each draw, an annual fee, a maintenance fee, or a charge for unused availability?
- Is there a minimum balance or minimum interest charge?
- Does repayment restore availability immediately, after a delay, or only after lender review?
- Does the rate change with an index, and how often can it reset?
The SBA describes its Working Capital Pilot line as charging interest only while the line is in use. That feature belongs to that program’s terms and should not be assumed for every lender’s line; verify the actual agreement.
Term-loan cost questions
- What is the total amount disbursed after origination and other charges?
- Is the rate fixed or variable, and what index, margin, floor, or cap applies?
- What is the scheduled payment, amortization period, final maturity, and any balloon amount?
- Are there prepayment charges, minimum-interest provisions, or fees for changing the payment date?
- Are interest-only payments temporary, and when does principal amortization begin?
Use a total-dollar comparison
For each offer, calculate the expected total of interest and fees under your projected balance over the period you actually expect to borrow. A line may be economical when draws are brief and intermittent, but expensive when the balance stays near its limit. A term loan may be economical for a fully used project budget, but wasteful if the project will not spend the full advance quickly.
Ask the lender to show an amortization schedule or a transaction-level fee example. Keep the assumptions beside the result so you can see which conclusion changes if the draw date, payoff date, or rate changes.
Terms that can change the decision
Rate type and reset rules
SBA 7(a) rates are negotiated between lender and borrower, subject to program maximums, and may be fixed or variable. A variable rate can lower or raise payments as the underlying index changes. Compare the index, margin, reset frequency, floors, caps, and notice provisions rather than recording only the initial rate.
Draw period, repayment period, and maturity
Some lines allow draws only until a stated date and then require repayment without further borrowing. Others have a maturity date or annual renewal. A term loan may have a short interest-only phase followed by amortization or a final balloon payment. Put every date on the cash-flow calendar.
Renewal and annual review
Ask whether renewal is automatic or discretionary, what financial statements are required, and whether the lender can reduce availability after a review. A business that depends on a line for payroll should not treat an annually reviewed facility as permanent working capital without a backup plan.
Collateral and personal guarantees
Identify the assets pledged, whether all-business-assets or specific-asset security is used, and whether owners must provide personal guarantees. SBA program descriptions show that collateral and line-review requirements can apply, but requirements differ by program, lender, loan size, and credit profile. Read the security agreement and guarantee before signing.

Covenants and borrowing-base controls
A lender may require minimum financial ratios, reporting, restrictions on additional debt, or a borrowing base tied to eligible receivables or inventory. Ask how eligibility is calculated, how often certificates are delivered, and what happens when collateral values fall or receivables age.
Default and acceleration
Check late charges, default-rate changes, cross-default clauses, cure periods, events that permit the lender to stop draws, and circumstances that make the full balance immediately due. These provisions matter more when the business relies on continuing access to a line.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Examples of matching the structure to the need
Seasonal inventory and payroll
A retailer that buys inventory before a predictable sales season and repays after customers purchase it has a variable, cyclical need. A line can fit if the limit covers the peak gap, the draw period spans the season, and repayment terms match the cash conversion cycle. Confirm that the lender will permit the expected draws and that annual renewal does not occur during the peak funding period.

A manufacturer with a firm equipment quote, installation date, and expected useful life has a known funding amount and a project that can be financed over a defined period. A term loan can align the payment schedule with the equipment’s expected cash contribution. Test the plan against installation delays and a slower ramp-up.
Uncertain expansion costs
A business expanding into a new location may face changing construction, hiring, and inventory costs. If spending occurs in stages, compare a line with staged draws against a term loan whose proceeds would sit unused. The decision turns on draw fees, availability rules, total expected use, and whether the lender will finance the entire project.
Persistent operating losses
If borrowing is needed every month simply to cover an ongoing deficit, neither product fixes the underlying problem. A revolving facility can conceal the deficit until the limit or renewal date, while a term loan adds a scheduled payment. Prepare a cash-flow recovery plan before taking on debt.
U.S. small-business programs to investigate
For a U.S. small business, SBA-backed financing may be worth investigating after you identify the amount, purpose, and repayment pattern. Most SBA 7(a) term loans are repaid through monthly principal-and-interest payments from business cash flow, with final eligibility and terms determined by the program and participating lender.

A lender-question checklist
- What exact amount is available, and when can funds be drawn?
- Is the facility revolving, and under what conditions can availability be reduced or suspended?
- What are the draw, annual, maintenance, unused-availability, origination, documentation, and late fees?
- How is interest calculated, and is the rate fixed or variable?
- What payment is due, how often, and how is principal reduced?
- What are the draw period, repayment period, maturity, renewal date, and annual-review requirements?
- What collateral and personal guarantees are required?
- Are there financial covenants, borrowing-base tests, reporting duties, or restrictions on other debt?
- Are prepayment charges, minimum-interest rules, balloon payments, or exit fees included?
- What events permit the lender to stop draws, demand repayment, or raise the default rate?
- Can the lender provide a complete payment schedule and a written example of all fees?
Common mistakes and how to avoid them
Choosing by the maximum limit
A large limit is not evidence that the payments are affordable or that the lender will renew the facility. Base the decision on the amount actually needed and the weakest realistic cash-flow period.
Comparing rates without balances or fees
Compare total dollars under the same borrowing assumptions. A lower stated rate can be outweighed by annual, draw, maintenance, or unused-line charges.
Assuming every line charges interest only on use
Some programs describe that feature, but contracts vary. Confirm the interest base, minimum charges, and fee schedule in writing.
Ignoring the maturity or renewal date
Put the date on a calendar months in advance. Arrange a payoff, refinance, or alternate liquidity source before the lender can require repayment or decline renewal.
Borrowing long-term needs on short-term credit
Funding a permanent asset or recurring deficit with a line can create a maturity mismatch. If the need will remain after the next operating cycle, compare a term structure or another long-term capital plan.
Failing to read guarantees and collateral documents
Understand which business assets are pledged and whether an owner’s personal assets are exposed. Ask questions before signing, and obtain legal or financial advice for terms you do not understand.
