Start by accurately defining what the related parties actually do, contribute, assume, and receive under their contracts and in practice. Then compare the OECD-recognized methods against the transaction’s economics, available internal and external comparables, and the reliability of any adjustments. Finally, document why the selected method is more reliable than the realistic alternatives under the law of the relevant jurisdiction.

What “choosing a transfer pricing method” actually means
Transfer pricing sets the terms for transactions between associated enterprises, such as a sale of goods, provision of services, licensing of intellectual property, financing, or a business restructuring. The method is the analytical tool used to test whether the price or profit allocation is consistent with the arm’s-length principle—the result independent parties would have agreed under comparable circumstances.
The choice is made for a precisely delineated controlled transaction, not for an entire multinational group by default. A single legal agreement may contain several economically distinct dealings that require separate analysis. For example, a distributor may buy products, receive marketing support, use a trademark, and obtain financing. Combining those elements without examining their functions, assets, risks, and contractual terms can produce a method that looks convenient but does not measure the transaction being tested.

The OECD’s central rule is a “most appropriate method” standard. Its selection factors are the relative strengths and weaknesses of the methods, their fit with the nature of the controlled transaction and functional analysis, the availability of reliable information (especially on uncontrolled comparables), and the degree of comparability, including whether material differences can be removed through reliable adjustments. See OECD Transfer Pricing Guidelines, Chapter II, paragraphs 2.1–2.2.
There is no universal ranking. The OECD states: “No one method is suitable in every possible situation, nor is it necessary to prove that a particular method is not suitable under the circumstances.” A method can be less reliable for the facts without being impossible in every hypothetical case.
Step 1: Precisely delineate the controlled transaction
Before selecting a method, establish what is being priced. The accounting label, invoice description, or legal name of an agreement is a starting point, not the complete answer. Read the contract alongside the parties’ actual conduct and the economically relevant circumstances.
Recommended Free Tools
Identify the parties and their roles
- Name the legal entities and jurisdictions involved, including any permanent establishment or branch that participates in the arrangement.
- Describe each party’s functions: manufacturing, procurement, research, sales, distribution, logistics, quality control, administration, financing, or strategic decision-making.
- List the assets used, including tangible production assets, customer relationships, technology, patents, trademarks, proprietary processes, data, and other intangibles.
- Map the risks that each party actually controls and has the financial capacity to assume, such as inventory, product liability, credit, foreign-exchange, market, capacity, warranty, development, and regulatory risks.
Read the contract and test it against conduct
Record price formulas, volume commitments, exclusivity, territory, payment terms, guarantees, termination rights, warranty obligations, ownership of work product, and responsibility for marketing or after-sales support. Then check whether the parties behave consistently with those terms. If a contract assigns inventory risk to one company but another company makes the decisions and funds the exposure, that inconsistency can affect the functional analysis and the credibility of a method based on the written allocation alone.
Describe the market circumstances
Relevant circumstances can include geography, customer and supplier concentration, product life cycle, industry regulation, economic conditions, exchange rates, capacity constraints, commodity prices, and the level of the market at which the parties operate. A price or margin may differ legitimately because the markets, volumes, contractual protections, or timing differ. Those differences must be considered before treating two transactions as comparable.
Separate combined dealings when necessary
Determine whether the arrangement is a single integrated transaction or several transactions that can be reliably tested separately. Bundling can be appropriate when the elements are economically inseparable or when reliable separate data do not exist. It can be misleading when a profitable intangible licence, routine service, and product sale are blended simply to avoid analysing their distinct value drivers.
Step 2: Find and screen uncontrolled comparables
A comparable is an uncontrolled transaction between independent parties that can illuminate the arm’s-length price or profit. Start with internal comparables: a group company’s transaction with an independent customer or supplier involving the same or sufficiently similar product, service, financing, or licence. Internal data often provide better information about contractual terms and accounting treatment than public databases.

Availability alone is not enough. Screen each candidate for product or service characteristics, functions, assets, risks, contractual terms, geographic and economic circumstances, accounting policies, and the period covered.
Ask whether differences affect the tested result
A difference matters when it could materially change the price or profit indicator being tested. For a price method, payment terms, volume, product specification, freight, warranties, and market level may be decisive. For a net-margin method, differences in operating functions, capacity utilization, accounting classification, extraordinary items, and risk profile can distort the result.

Use adjustments only when they are reliable
An adjustment should be supported by data, a defined calculation, and a clear explanation of why it removes a material difference. An adjustment that depends on unsupported assumptions can make an apparently close comparable less reliable than a less similar transaction requiring fewer uncertain corrections. Keep the source data, formula, period, currency conversion, and treatment in the workpapers.
The five recognized OECD methods
The OECD groups three traditional transaction methods—comparable uncontrolled price, resale price, and cost plus—and two transactional profit methods—transactional net margin method and transactional profit split. The OECD Guidelines, Chapter II, contain the full technical rules. The table below is a selection aid, not a ranking.

| Comparable uncontrolled price (CUP) | The controlled price against the price in a comparable uncontrolled transaction. | Directly comparable products or rights, contractual terms, market, volume, timing, and dependable price adjustments. | Small product or contractual differences can materially affect price; weak adjustments undermine the result. |
| Resale price | The resale price to an independent customer less an arm’s-length gross margin for the reseller’s functions and costs. | Reliable gross-margin comparisons, consistent accounting, and information about the reseller’s activities and market. | Gross margins can vary with functions, accounting classifications, product mix, and market conditions. |
| Cost plus | The relevant cost base plus an arm’s-length markup for the functions and risks performed. | A clearly defined cost base and reliable markups from comparable independent transactions or companies. | Different cost classifications, efficiency, asset intensity, and risk can make markups difficult to compare. |
| Transactional net margin method (TNMM) | A net profit indicator for a tested party in relation to an appropriate base, such as sales, costs, or assets. | A defensible tested party, a suitable profit-level indicator, segmented financials, and sufficiently comparable functional profiles. | Net results are affected by operating differences and accounting policies; broad database screens do not automatically create reliable comparables. |
| Transactional profit split | The combined profit from the controlled dealings is allocated between the parties using contributions, functions, assets, risks, and, where appropriate, allocation factors. | Reliable combined financial results and evidence for contribution or residual profit allocation. | Complex intangibles, integrated operations, and subjective allocation keys can make the analysis demanding. |
When the CUP method is the strongest choice
CUP is the most direct method when a genuinely comparable uncontrolled transaction exists. It compares the controlled transaction’s price with an independent-party price under comparable circumstances. The OECD describes CUP as the most direct and reliable approach when suitable uncontrolled transactions can be located. Material differences must not affect price, or their effects must be removed through reasonably accurate adjustments. See OECD Guidelines, paragraphs 2.14–2.16.
An internal CUP may be especially informative: for example, the same entity sells the same product to an independent customer at a similar volume, delivery point, currency, and credit profile. An external CUP may be useful where independent parties trade a standardized commodity or a clearly specified financial instrument and market prices are observable.
Do not call a transaction a CUP merely because the product name matches. Compare specification, quality, branding, rights granted, territory, volume, timing, freight, insurance, payment terms, and any bundled services. If those differences affect price and cannot be quantified reliably, a different method may produce a more dependable arm’s-length result.
When resale price or cost plus may fit
Resale price
The resale price method starts with the price at which a distributor or other reseller sells to an independent customer. It subtracts an arm’s-length gross margin that compensates the reseller for its functions, assets, and risks, leaving an implied purchase price. It is worth considering where the reseller performs relatively routine distribution and reliable gross-margin comparisons are available.

Gross-margin comparability requires consistent treatment of costs. One company may classify freight, warranty, or marketing as cost of sales while another records it as an operating expense. Product mix, value-added services, inventory risk, market position, and accounting policies can therefore change the apparent margin even when the underlying economics are similar. Reconcile classifications where possible and explain any adjustment.
Cost plus
Cost plus begins with an appropriate cost base incurred by the supplier and adds a comparable arm’s-length markup. It may be relevant for routine manufacturing, contract services, or other activities where the supplier’s functions and costs are well defined and independent markups can be established.
Define which costs belong in the base and why. Consider direct and indirect costs, pass-through amounts, capacity utilization, efficiency, asset intensity, and the risks assumed. A markup drawn from companies with materially different functions or risks may not be reliable simply because the percentage is available. The method’s label does not resolve those comparability questions.

When TNMM is appropriate—and why frequency is not proof
TNMM tests a net profit indicator for one party, usually the party whose functions and risks can be benchmarked most reliably and whose analysis requires fewer complex adjustments. Possible indicators include operating margin on sales, operating profit over relevant costs, or a return on operating assets, subject to the applicable jurisdiction’s rules and the transaction’s economics.
Selecting TNMM requires two explicit judgments. First, identify the tested party and explain why its functional profile is sufficiently less complex or otherwise more reliably benchmarked. Second, select a profit-level indicator that matches the value drivers and available data. Use segmented accounts where the entity conducts materially different transactions; company-wide margins can conceal cross-subsidies or unrelated activities.
TNMM can be less sensitive than a price or gross-margin method to some product differences, but net profit is influenced by many factors unrelated to the controlled transaction: operating expenses, accounting policies, capacity, market strategy, and extraordinary items. Screen comparables for those effects, make only supportable adjustments, and explain the tested party and indicator rather than presenting a database range as self-validating.
Statistics from one administrative population should not be converted into a universal preference. The U.S. Internal Revenue Service reported in its 2020 Internal Revenue Bulletin that CPM/TNMM was the primary method in 81 percent of covered transfers of tangible and intangible property in advance pricing agreements completed in 2019, and that operating margin was used in 64 percent of those covered tangible and intangible property CPM/TNMM cases. Those figures describe the IRS’s U.S. APA population and specified transaction group and year; they do not show that TNMM is best for a particular transaction or used at the same rate globally. See IRS Internal Revenue Bulletin 2020-15.
When a transactional profit split deserves consideration
A transactional profit split considers the combined profit from the controlled dealings and allocates it between the associated enterprises. It may be relevant when both parties make unique and valuable contributions, operations are highly integrated, or reliable one-sided comparables cannot capture the economics. The analysis must identify the combined profit, determine how each party contributes to its generation, and support the allocation factors or residual steps used.
Do not select profit split merely because both entities belong to the same group or because each uses an intangible. Establish what is unique, how the parties control economically significant risks, and whether reliable contribution or residual allocation data exist. Allocation keys based only on headcount, revenue, or another convenient measure require an economic explanation and evidence that the factor tracks value creation.
A practical method-selection workflow
- Define the jurisdiction and period. Identify the countries involved, the tax year, local transfer-pricing statute, documentation threshold, accepted methods, safe harbours, and any applicable treaty or administrative guidance.
- Delineate the transaction. Document the parties, functions, assets, risks, contractual terms, actual conduct, products or services, and market circumstances. Separate economically distinct dealings where reliable testing requires it.
- Build the comparable universe. Search internal transactions first, then external sources. Record the search criteria, rejected candidates, data periods, accounting information, and reasons each potential comparable is or is not usable.
- Map the information required by each method. A CUP needs dependable prices and adjustments; resale price needs comparable gross margins; cost plus needs a consistent cost base and markup; TNMM needs a tested party, indicator, and segmented financial data; profit split needs combined profits and defensible allocation evidence.
- Score reliability against the facts. For each candidate, assess transaction fit, functional comparability, data quality, material differences, adjustment accuracy, and documentation burden. A method with a closer economic match should not be discarded solely because another method is easier to run.
- Select the most appropriate method. State the conclusion and the facts that drive it. Where credible alternatives were considered, explain why they are less reliable for this transaction—not why they are supposedly invalid in every case.
- Apply the method consistently. Use the defined price, margin, cost base, tested party, profit indicator, or allocation key. Reconcile the tested results to statutory accounts and explain segmentation, exclusions, currency conversions, and unusual items.
- Test sensitivity and maintain contemporaneous support. Show how material changes in comparables, adjustments, or assumptions affect the outcome. Preserve contracts, invoices, operational data, search results, calculations, approvals, and correspondence.
How to compare methods without relying on a checklist score
Use five comparison axes, but treat them as connected judgments rather than a mechanical points system:
- Economic fit: Does the method measure the feature that actually drives value—price, gross return, cost-based compensation, net operating return, or combined contribution?
- Comparable reliability: Are internal or external uncontrolled transactions available, and are their data complete, current, and consistent?
- Material comparability factors: Which differences in product, functions, assets, risks, contracts, market, accounting, or timing can change the result?
- Adjustment support: Can each material difference be quantified with reliable information, or would the adjustment introduce more uncertainty than it removes?
- Auditability: Can another reviewer reproduce the tested result from the records and understand why this method was selected over plausible alternatives?
A concise comparison matrix can help the review team see trade-offs, but it should point to evidence rather than replace the analysis. Record the facts behind each conclusion and distinguish unavailable data from data that were reviewed and rejected.
Documentation that can withstand review
U.S. IRS documentation guidance is a useful example of the level of explanation expected in an auditable file, although it does not establish identical rules for every country. The IRS advises taxpayers to support the best-method selection, explain rejection of specified methods, and provide a complete comparability analysis. Its transfer-pricing documentation FAQs warn that a bare statement such as “there are no Comparable Uncontrolled Prices (CUPs) so we did not apply the CUP method” is not helpful.

A defensible file should include:
- A description of the controlled transaction and the parties’ functions, assets, risks, contractual terms, and economically relevant circumstances.
- The pricing policy and an explanation of how actual conduct and risk control align with the agreement.
- The internal and external comparable searches, screening criteria, rejected candidates, data sources, periods, and accounting adjustments.
- The reason the selected method and tested party or allocation approach best fit the facts.
- Specific reasons each plausible alternative was less reliable, including data limitations rather than conclusory labels.
- Calculations showing the price, gross margin, markup, net indicator, or profit split; the cost base and segmentation; and all adjustments.
- An explanation of how risks are allocated, how that allocation compares with the comparables, and why the resulting pricing is consistent with the agreement.
- Quantification and computation for every material adjustment, with source records and assumptions.
Update the analysis when functions, contracts, products, markets, ownership of intangibles, or risk decisions change. A method that was reliable for one year or business model may require re-evaluation after a restructuring, acquisition, new product launch, or major market disruption.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Scoped exception: Amount B
Amount B is a scope-specific OECD simplified and streamlined approach for certain in-scope transactions. The OECD’s 2025 consolidated report states that TNMM is selected as the most appropriate method for transactions within that scope. It recognizes a possible exception where a CUP using internal comparables is readily available, the information establishes that CUP is more appropriate, and the relevant guideline conditions are satisfied. For this scoped rule, the report says it is unnecessary to prove every other method unsuitable or analyse every method in depth. See OECD Amount B consolidated report, paragraphs 40–42.
Do not generalize Amount B’s selection rule to all intercompany transactions. Confirm whether the transaction, taxpayer, jurisdiction, year, and local implementation fall within the regime before relying on it.
Common errors and how to correct them
Choosing the most common method
Problem: A team selects TNMM because it appears frequently in published cases or database studies.
Correction: Start with the transaction and compare all realistically applicable methods. Use frequency statistics only as contextual information, never as proof of appropriateness.
Rejecting CUP with a conclusion instead of an analysis
Problem: The file says no CUP exists without documenting internal transactions, external searches, product differences, or adjustment feasibility.
Correction: Describe the search, identify the differences that affect price, quantify feasible adjustments, and explain why any remaining uncertainty makes another method more reliable.
Using a company-wide margin for a mixed business
Problem: A tested party sells products to related and unrelated customers and also performs services, but the analysis uses one combined operating margin.

Ignoring risk control and financial capacity
Problem: The written agreement assigns a risk to an entity that does not make the relevant decisions or have the resources to bear the loss.
Correction: Compare contractual allocation with actual conduct, decision-making, and financial capacity. Reflect the economically supported allocation in the functional analysis and pricing explanation.
Making unsupported adjustments
Problem: A model applies broad working-capital, geographic, or risk adjustments with no reproducible data.

Correction: Show the source, formula, period, assumptions, and sensitivity. If the adjustment cannot be supported reliably, reconsider whether the underlying comparable or method should be used.

Problem: A scope-limited rule, such as Amount B, is treated as a general OECD preference.
Correction: Check the local implementing legislation and administrative guidance for the exact transaction and year.
A decision tree for a first-pass assessment
- Is there a genuinely comparable uncontrolled price? If yes, test CUP first, including internal comparables and reliable adjustments. If no, continue.
- Is one party a relatively routine reseller with reliable gross-margin data? If yes, evaluate resale price and accounting comparability. If no, continue.
- Is one party performing routine functions with a well-defined cost base and dependable markup comparables? If yes, evaluate cost plus. If no, continue.
- Can one party be tested more reliably using segmented net results and a defensible indicator? If yes, evaluate TNMM with a reasoned tested-party selection. If no, continue.
- Are both parties making unique, valuable, or highly integrated contributions and is combined-profit information available? If yes, evaluate transactional profit split. If no, revisit the delineation, data search, and possibility of a different transaction boundary.
This tree narrows the analysis; it does not override the comparative reliability assessment or local law. A later branch can be more appropriate than an earlier one when its information is substantially more reliable.
Questions to resolve before signing the report
- What exact transaction is being tested, and why is that boundary economically accurate?
- Which party controls the material risks and has the financial capacity to bear them?
- What internal comparables were considered, and why were they accepted or rejected?
- What external comparables were screened, and are their functions, assets, risks, contracts, markets, and accounting policies sufficiently comparable?
- Which differences are material, and can each adjustment be quantified and reproduced?
- Why is the selected method more reliable than each plausible alternative for these facts?
- Does the result match the actual agreement, conduct, accounting records, and pricing policy?
- Could a national rule, treaty, safe harbour, APA, or scoped regime change the analysis for the relevant year?
Answering these questions creates an evidence trail from the transaction’s economics to the final price or profit allocation. It also makes the analysis easier to defend if another tax authority examines the same controlled dealings.
