Choose a debt mutual fund by when you need the money, how much NAV movement you can tolerate, and the portfolio’s credit and liquidity risks—not by trying to predict the next rate move. For a near-term, fixed-date liability, start with lower interest-rate sensitivity and a credit profile you can understand. A longer horizon can accommodate more duration risk, but does not require it.
Debt-fund units are market-linked investments, not guaranteed-return products. Changing yields, issuer credit events, and market liquidity can all move NAV. Use the process below to compare a real scheme’s current factsheet and documents without treating a category label or YTM figure as a promise.

Why changing rates affect a debt-fund NAV
A debt fund owns bonds, treasury instruments and other fixed-income securities. The market value of an existing fixed-rate security generally moves inversely to market yields: when yields rise, its price tends to fall; when yields fall, its price tends to rise. The Reserve Bank of India describes this relationship as applying generally to fixed-income securities (RBI Government Securities Market FAQ).
The NAV reflects the marked-to-market value of the portfolio. That means a fund can post a short-term loss even when its issuers continue paying interest, simply because comparable new securities now offer a higher yield. Conversely, falling yields can lift the value of older, higher-coupon holdings. The effect is not identical across funds because securities have different maturities, coupons, credit spreads, cash flows and liquidity.

AMFI warns that mutual-fund schemes are “not guaranteed or assured return products.” In addition to rate movements, AMFI identifies default, rating changes, spread widening and market liquidity as risks to debt-security values (AMFI investor risk guidance).
Start with the date and amount of your cash need
Write down the liability before looking at a fund name. Record the date on which the money must be available, whether that date is fixed, the amount required, and the largest temporary NAV decline you could tolerate without selling at a bad time. A fund that is suitable for a distant goal can be unsuitable for a payment due soon, even if both are labelled “debt.”
Near-term or fixed-date spending
For money needed soon or on a non-negotiable date, prioritise limited sensitivity to market yields, strong portfolio quality and liquidity that you understand. Do not choose a longer-duration portfolio merely because you expect rates to fall. A wrong rate view can leave less money available when the bill arrives.
Open-ended goals with flexibility
If the withdrawal date can move and you can hold through interim NAV fluctuations, you may consider a wider range of duration exposures. The extra flexibility does not eliminate credit or liquidity risk. Decide the acceptable risk first; only then compare schemes within that boundary.
Money that must not fluctuate
If a loss at the withdrawal date is unacceptable, a market-linked debt fund may not match the requirement. Mutual-fund units do not provide a bank-deposit-style guarantee, and no debt category should be presented as principal assured.

| Cash-flow question | What it changes | What to inspect |
|---|---|---|
| Is the withdrawal date close and fixed? | Less time to recover from a rate, spread or liquidity shock | Modified duration, maturity profile, credit quality, redemption and exit terms |
| Can the date move? | Greater ability to wait through NAV volatility | Whether the portfolio’s duration and credit risk fit your tolerance |
| Is the amount uncertain? | Requires room for both market movement and an unexpected cash need | Liquidity of holdings, concentration and the fund’s dealing terms |
Use modified duration to see rate sensitivity
Modified duration is a first-order estimate of how a bond’s price responds to a change in yield. RBI explains that it is approximately the percentage price change for a one-percent change in yield. As an illustration, RBI gives a 15-year bond with a seven-year duration: a one-percentage-point rise in interest rates would imply an approximately 7% price decline, with other relevant factors held constant (RBI FAQ example).
That 7% figure describes an illustrative bond, not a forecast for any mutual-fund NAV. A fund contains many securities with different cash flows and may buy or sell them. Its result also reflects credit-spread changes, defaults or downgrades, portfolio flows, expenses and income earned during the period.
How to compare duration numbers
Compare modified duration on the same factsheet date. A larger number generally means greater sensitivity to a parallel yield move: it can amplify gains when yields fall and losses when yields rise. Put the number beside the portfolio’s maturity, holdings and category rather than ranking funds by duration alone.
Duration is not a return forecast. RBI notes that the approximation ignores convexity and that the bond price-yield relationship is nonlinear, especially for larger moves. A duration-only calculation therefore becomes less reliable as the yield change grows. It also assumes a particular yield movement; the yield curve can shift unevenly across maturities.
Do not confuse maturity with duration
Portfolio maturity tells you when securities are scheduled to repay principal. Duration also reflects coupon size and the timing of cash flows, so two portfolios with similar average maturity can have different rate sensitivity. Read both fields, and check whether the factsheet reports effective or modified duration and the date of measurement.

Separate rate risk from credit and liquidity risk
Credit quality
Credit risk is the possibility that an issuer pays late, defaults or is downgraded. A downgrade can reduce a security’s value even if market government-bond yields are unchanged. AMFI explains that corporate bonds generally carry more credit risk than government securities and that a higher rating from the same rating agency indicates comparatively safer credit, not risk-free credit (AMFI investor guidance).
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesRead the portfolio’s rating mix, issuer names, sector exposure and concentration. A fund with a short average duration can still lose money through a credit event. “Short duration” describes interest-rate exposure; it does not remove default, downgrade or spread risk.
Liquidity
Liquidity is the ability to sell holdings at a reasonable price. In a stressed market, a thinly traded bond may need to be sold at a discount, affecting NAV. Check how much of the portfolio is in instruments that trade actively, whether any holding is unusually large, and the scheme’s redemption, exit-load and settlement terms in its current documents.
Concentration and portfolio change
A few large issuers, one sector or one type of security can make outcomes depend heavily on a small number of events. Compare concentration across schemes and look at how the portfolio has changed over successive factsheets. A category mandate does not tell you every security the manager currently owns.
What common debt-fund categories can and cannot tell you
AMFI’s category descriptions are broad mandates, not outcome guarantees. Use them to create a shortlist, then inspect the actual scheme information document and factsheet (AMFI category guidance).

| Category or approach | What the description indicates | Questions still requiring a factsheet check |
|---|---|---|
| Liquid funds | Invest in securities with no more than 91 days to maturity, according to AMFI’s category material. | What are the current holdings, credit mix, liquidity profile, expenses and redemption terms? |
| Short-term debt funds | Designed around shorter debt exposure, but the category label does not remove credit risk. | How much credit risk is being taken to earn coupon income, and what are the duration and concentration figures? |
| Floating-rate funds | Invest in bonds whose coupons reset periodically, reducing interest-rate risk to a large extent. | How frequently do coupons reset, what reference rates apply, and what credit and liquidity risks remain? |
| Dynamic-bond funds | Allow the portfolio tenor to vary with the manager’s interest-rate view. | What duration is actually held now, how has it changed, and can you tolerate the manager being wrong about rates? |
| Fixed-maturity approach | Uses a stated maturity structure rather than promising a particular result. | Is the maturity aligned with your cash date, and what are the holdings, credit quality and liquidity before maturity? |
Category rules, scheme mandates and holdings can change. Confirm the current version of the scheme information document, portfolio disclosure and monthly factsheet instead of relying on an old description or a label such as “low duration.”
Read YTM without treating it as a promised return
Yield to maturity (YTM) is a portfolio-level indicator based on the securities’ prices, coupons, maturities and valuation assumptions at a particular point in time. It can help you understand the income embedded in a portfolio, but it is not the return you are guaranteed to receive.
Realised return can differ because the manager may sell holdings, market yields and credit spreads may move, a security may be downgraded or default, expenses reduce the investor’s result, and your holding period may end before the portfolio’s securities mature. Compare YTM alongside modified duration, rating mix, issuer concentration, liquidity and costs. Sorting schemes from highest to lowest YTM is not a safety ranking.
Why a higher YTM may signal a risk you do not want
Additional yield can compensate investors for longer duration, lower-rated issuers, weaker liquidity or wider credit spreads. Ask which risk is producing the extra yield and whether that risk fits the cash need. If the factsheet does not make the source of the difference clear, do not assume the higher number is free return.

A repeatable factsheet comparison process
- Fix the decision date. Write the intended holding period and the earliest date the money could be needed.
- Record duration and maturity. Capture modified duration, average maturity and, where shown, the maturity distribution on the same factsheet date for every candidate.
- Map credit exposure. List rating buckets, government and corporate exposure, issuer concentration, sector concentration and any disclosed credit events.
- Check liquidity and dealing terms. Read redemption windows, exit loads, settlement details and disclosures about less-liquid holdings.
- Note YTM with its date. Treat it as a snapshot and write down the date so figures from different periods are not compared as if they were simultaneous.
- Compare plan and costs. Confirm whether you are considering a direct or regular plan, the expense ratio and other charges in the current scheme documents. Costs reduce the return delivered to you.
- Verify the mandate. Read the latest scheme information document, factsheet and portfolio disclosure to confirm that the actual holdings match your intended risk.
- Check tax for your situation. Use the acquisition date, investor type and current law rather than copying a generic tax label from a comparison page.
- Set a review rule. Review when your cash date, risk tolerance or the fund’s portfolio changes; do not switch solely because a one-day NAV moved.
Tax points for Indian investors: date the rule
Tax treatment depends on current law and on your acquisition and redemption details. AMFI states that the definition introduced by section 50AA, as amended by the Finance (No. 2) Act 2024, applies from FY 2025–26. It covers a mutual fund investing more than 65% of total proceeds in debt and money-market instruments, or a fund investing at least 65% in units of such a qualifying fund. AMFI says debt-oriented mutual-fund schemes, including relevant funds of funds, fall within the amended definition (AMFI tax guidance).

Tax provisions can be amended after the FY 2025–26 position described by AMFI.
How to act when rates are rising, falling or uncertain
If yields rise after you invest
A longer-duration portfolio may show a larger mark-to-market decline than a shorter-duration portfolio. First ask whether the original cash date and risk limit have changed. If they have not, avoid turning a temporary move into an impulsive switch. If the money is now needed sooner, reassess whether the portfolio still matches the liability rather than trying to recover the loss through a new rate bet.
If yields fall
Longer duration can benefit from the price effect of falling yields, but that outcome is not assured and should not be the sole reason to choose a fund. A falling-rate environment can also change reinvestment opportunities, credit spreads and future portfolio income. Keep the cash date and credit tolerance as the governing constraints.

If the direction is unclear
Choose the duration and credit exposure you can hold through either direction. A diversified decision based on the liability, portfolio quality, liquidity and cost is more robust than selecting a dynamic strategy because its manager appears to have a compelling rate view.
Common mistakes and practical fixes
- Chasing the highest YTM: Identify whether the extra yield comes from duration, credit or liquidity risk before proceeding.
- Assuming short duration means safe: Read ratings, issuer concentration and credit-event disclosures separately.
- Using the RBI duration example as a fund forecast: Treat the approximately 7% move as an illustrative bond calculation, not a scheme NAV prediction. Duration estimates also ignore convexity.
- Comparing stale numbers: Use duration, YTM and portfolio data from the same, clearly dated factsheet period.
- Ignoring redemption mechanics: Check exit loads, dealing cut-offs, settlement and liquidity before assigning a fund to a fixed bill.
- Assuming a category label guarantees behaviour: Verify the current mandate and holdings in the scheme documents.
- Making a tax decision from an old article: Recheck the law for the relevant financial year, acquisition date and fund classification.
- Trying to forecast every rate move: Select a risk profile that remains acceptable if yields move in the opposite direction.
Decision checklist before placing an order
- Have I written the exact date and amount of the planned withdrawal?
- Can I tolerate a temporary NAV decline before that date?
- Does the modified duration fit that tolerance and holding period?
- Have I checked maturity, rating mix, issuer and sector concentration?
- Could a credit event or a liquidity problem affect the amount when I need it?
- Am I reading YTM as a dated indicator rather than a promised return?
- Have I confirmed direct or regular plan, expense ratio, exit terms and other costs?
- Did I read the current scheme information document and factsheet?
- Have I verified the tax treatment under current Indian law for my acquisition and redemption details?
The appropriate debt fund is the one whose rate sensitivity, credit exposure, liquidity and costs fit the cash need you identified—not necessarily the fund with the highest recent return or YTM.
