How to Calculate Mortgage Pipeline Exposure and Hedge Coverage

Mortgage pipeline exposure is the interest-rate risk in locked or committed loans that have not yet closed and been delivered. Calculate it in layers: define the unclosed population, multiply its principal balance by a documented pull-through forecast, measure the hedge position against that expected funding, and then adjust the comparison for duration, servicing and basis effects. The result is a model-defined coverage gap—not an automatic instruction to hedge 100% of locks.

The calculation in one view

A usable daily calculation has four related outputs:

As an Amazon Associate I earn from qualifying purchases.

  1. Pipeline volume: the current unpaid principal balance or other approved notional amount of active, unclosed locks or commitments.
  2. Expected funded volume: pipeline volume multiplied by forecast pull-through.
  3. Nominal coverage: current hedge notional divided by current pipeline notional.
  4. Risk-weighted gap: duration- or price-sensitivity-weighted hedge coverage compared with the institution’s approved optimal target.

The first ratio is easy to calculate but can be misleading. A loan pipeline and a TBA or other hedge can have different durations, coupons, convexity, servicing economics and basis behavior. A sound process therefore uses notional coverage as a control check and sensitivity-weighted coverage for the actual hedge decision.

Measure Basic formula What it answers
Pipeline volume Sum of active unclosed loan balances How much locked or committed production is exposed?
Expected funded volume Pipeline volume × forecast pull-through How much is expected to fund?
Nominal coverage Hedge position ÷ pipeline volume How large is the hedge in dollars relative to locks?
Duration-weighted coverage Hedge sensitivity ÷ pipeline sensitivity How closely do the hedge and expected funded loans respond to rates?
Coverage gap Current modeled coverage − approved optimal coverage Is the position under-covered or over-covered?

1. Define exactly what belongs in the pipeline

Choose one as-of time, usually a daily cut-off after lock and commitment updates, and use the same cut-off for loan data, hedge positions and market marks. The population normally consists of active locks or commitments that have not closed and been delivered. Do not mix funded loans, sold loans and unclosed locks in one denominator unless your approved framework explicitly retains risk after funding.

Set the population rules

  • Include loans with an active lock or commitment and a remaining exposure to changes in mortgage prices.
  • Exclude cancelled, expired, withdrawn or already delivered loans according to documented status rules.
  • Decide how to treat renegotiations, relocks, extensions and loans that are funded but not yet committed to an investor.
  • Keep funded loans that have been committed or sold outside the unclosed pipeline unless a separate warehouse or servicing-risk calculation requires them.
  • Record the exact as-of timestamp, source system and status filters so that tomorrow’s number is comparable with today’s.

Interagency mortgage-banking guidance treats pipeline and warehouse administration as related but distinct control areas. A pipeline report should therefore identify what remains exposed before closing, while a separate report covers funded loans, delivery commitments and warehouse assets.

Segment before aggregating

Aggregate balances only after separating groups whose fallout or price sensitivity differs materially. Useful segmentation fields include:

  • Product and program, such as conventional, government, jumbo or other approved categories.
  • Coupon, note rate and expected mortgage-security delivery bucket.
  • Expected closing or delivery date.
  • Lock age, status and remaining lock term.
  • Mandatory versus best-efforts commitment structure.
  • Investor, channel, geography or underwriting stage where those attributes change pull-through.

Each segment should have a matching hedge position on the same notional basis. If a hedge is shared across segments, allocate it using the approved risk model rather than assigning the entire position to whichever report is convenient.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Gather the inputs for each segment

At minimum, a calculation file or risk system needs the following fields:

Input Purpose Control to document
Active principal balance Pipeline notional Whether balance is original, current or expected funded principal
Hedge notional and instrument Current offsetting position Trade date, maturity, coupon and allocation method
Forecast pull-through Expected funding percentage Vintage, model version, overrides and segment definition
Pipeline duration or price sensitivity Rate response of expected funded loans Rate scenario, prepayment assumptions and scaling
Hedge duration or sensitivity Rate response of the hedge Security characteristics and valuation source
Servicing/MSA effects Value changes not captured by loan principal alone Approved servicing valuation and hedge treatment
Basis and execution assumptions Difference between loan prices and hedge prices Historical basis limits, costs and liquidity assumptions

Use a documented override process. A manual change to pull-through, duration or hedge allocation should show who approved it, why it was made, the old value, the new value and the date it expires.

3. Forecast pull-through and expected funded volume

Pull-through converts committed or locked production into an expected closing amount. Fannie Mae’s glossary defines realized pull-through as “the volume of loans closed and funded divided by the volume of loans committed over a period of time expressed as a percentage.” For a simple cohort:

Expected funded volume = active pipeline volume × forecast pull-through

For example, $2 million of new locks with a 75% expected pull-through produces $1.5 million of expected funded principal. That $1.5 million is a scenario input, not an industry-wide rate or a guarantee that the loans will fund.

Use a forecast, not only a trailing average

A trailing realized rate can be a useful starting point, but a hedge model often forecasts at loan or cohort level. Current status, borrower and underwriting conditions, product, lock age, time to close, channel and market conditions can all change the probability of funding. Aggregate the loan-level probabilities or the approved cohort estimates:

Forecast pull-through for a segment = sum of expected funded principal ÷ sum of active committed principal

Do not average percentages without weighting for balance. A $100,000 loan and a $1 million loan should not have equal influence on the segment’s funded-dollar forecast.

Back-test and recalibrate

Compare predicted funding with actual funding by vintage, product and lock-age bucket. Track both directional bias and dispersion: a model that is consistently optimistic creates under-hedging, while one that is consistently conservative can leave the book over-covered. Interagency supervisory guidance expects mortgage-banking models to compare actual performance with predicted performance and to maintain reasonable, supportable assumptions and validation.

4. Calculate nominal hedge coverage

The quick notional check is:

Nominal coverage = active hedge position ÷ active pipeline volume

If active locks total $10 million and the associated short hedge is $8.5 million, nominal coverage is 85%. If the hedge is $10 million, nominal coverage is 100%.

This ratio does not say whether the position is correct. It uses locked volume rather than expected funded volume, ignores duration differences and may omit servicing and basis exposure. It is best used as a reconciliation and exception metric: explain large changes from yesterday, unexpected negative values and coverage outside policy limits.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why 100% is not automatically the target

Some locked loans will fall out, and the servicing value attached to funded loans can move differently from the loan price. In a simplified MCT example, the optimal coverage target is described as forecast pull-through less a model parameter called theta. That construction can produce an 85% target and an $8.5 million hedge on a $10 million pipeline. The 85% figure is illustrative; neither it nor theta is a universal industry constant.

5. Convert notional exposure into rate sensitivity

Loans and hedges with equal dollar amounts can gain or lose different amounts when rates move. Estimate a common sensitivity measure for each segment. A conceptual form is:

Duration-weighted pipeline exposure = expected funded exposure × pipeline duration factor

Duration-weighted hedge exposure = hedge notional × hedge duration factor

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Depending on the system, the duration factor may be represented as modified duration, price value of a basis point, a price-to-rate multiple or another approved sensitivity measure. Keep the sign convention consistent: a loan pipeline generally loses price when rates rise, while a short mortgage-security hedge is intended to gain.

Compare like with like

Use the same rate shock, valuation date, scaling and sign convention for both sides. A common implementation is to express each side as dollar change for a one-basis-point move, then calculate:

Current sensitivity coverage = hedge sensitivity ÷ pipeline sensitivity

Coverage gap = current sensitivity coverage − model-defined optimal coverage

A positive or negative result must be interpreted according to your system’s sign convention. The report should label the position in plain language—under-covered, over-covered, long or short—and show both the percentage gap and the dollar sensitivity gap.

Include convexity and servicing effects where material

Mortgage cash flows change as borrowers prepay or extend. That creates duration and convexity behavior that a static principal ratio cannot capture. Servicing or mortgage-servicing-rights exposure can also be hurt by falling rates as refinancing accelerates. The Federal Reserve, FDIC, OCC and OTS advisory issued February 25, 2003 states that successful hedging systems mitigate both prepayment effects on servicing values and interest-rate risk in the mortgage pipeline and warehouse.

Worked examples from industry illustrations

A simplified 100% pull-through illustration

An MCT Hedging 101 scenario assumes a $10 million pipeline, 100% pull-through, a 25-basis-point rate increase and a 4-to-1 price-to-rate multiple. The example illustrates a 100-basis-point price loss on the pipeline. Shorting $10 million of TBAs at an assumed price of 101 is shown as producing a one-point gain to offset the one-point pipeline loss.

The arithmetic is deliberately simplified. It is not a live market quote, a forecast of actual price movement or proof that a $10 million short is optimal. Once fallout, duration, basis and servicing are included, the model may call for less or more than 100% notional coverage.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

An 85% optimal-coverage illustration

A separate MCT example uses a $10 million pipeline and an illustrative 85% optimal coverage recommendation. The implied TBA coverage is $8.5 million:

$10,000,000 × 85% = $8,500,000

Use this only to understand the mechanics. The target comes from that example’s assumptions and should not be copied into a policy without model validation and approval.

Trade recycling after funding

In another scenario, $2 million of new locks at 75% expected pull-through imply $1.5 million of expected funded principal. When $1.5 million of loans are funded and committed to investors, the released hedge coverage may be retained and applied against new lock exposure instead of being immediately paired out, provided the populations, timing and risk characteristics match the institution’s policy. This operating practice is often called trade recycling.

Recycling is not automatic. If fallout changes, the retained hedge can leave the book over-covered. Reconcile the recycled amount to the new loans, re-run the sensitivity calculation and document any residual hedge, basis or delivery risk.

6. Decide what to do with the coverage gap

Under-covered or “long”

If current sensitivity coverage is below the approved target, the originator is exposed to a larger net pipeline loss if rates rise. The simplified industry illustration responds by selling additional TBA coverage. In practice, review:

  • Whether the gap is caused by stale loan statuses or a pull-through override.
  • Whether the hedge instrument matches product, coupon, delivery month and expected timing.
  • Basis, liquidity, transaction cost and counterparty limits.
  • Whether the gap is within an approved tolerance and whether execution can be staged.

Over-covered or “short”

If current coverage exceeds the model target, the position can lose as rates fall or as expected funding falls below the hedge amount. Pairing out or reducing the hedge may be appropriate, but first verify that the apparent excess is not protecting servicing, warehouse or delivery exposure that is reported elsewhere.

Do not trade from the ratio alone

A ratio is an alert, not an execution instruction. The approved policy should specify who can trade, permitted instruments, concentration limits, counterparty limits, maximum basis exposure, escalation thresholds and required documentation. Any trade should be tested against expected earnings, capital and liquidity effects under the relevant rate scenarios.

7. Build a repeatable daily workflow

  1. Freeze the snapshot: capture loan statuses, balances, locks, commitments, funded loans and hedge trades at a stated time.
  2. Clean the population: remove cancelled, expired and delivered loans according to the status policy; isolate funded-but-uncommitted balances.
  3. Assign segments: map each loan to product, coupon, expected close date, lock age and delivery bucket.
  4. Apply pull-through: load the approved loan-level or cohort forecast, including documented overrides.
  5. Calculate expected funding: multiply each balance by its pull-through and sum by segment.
  6. Map hedges: allocate TBA, mandatory commitments or other approved hedges to the same segments and record unmatched positions.
  7. Revalue sensitivities: calculate pipeline and hedge price sensitivity using the same market assumptions and rate shock.
  8. Compare with target: report nominal coverage, sensitivity coverage, optimal coverage and the dollar gap.
  9. Review exceptions: investigate large day-over-day moves, stale marks, concentration breaches, unexpected fallout and counterparty or delivery issues.
  10. Approve and archive: record decisions, trades, overrides, approvals and the final report so the result can be reproduced.

8. Common failure modes and fixes

Symptom Likely cause Fix
Coverage jumps after a quiet day Cancelled or funded loans were not removed, or a hedge was allocated twice Reconcile loan-status changes and hedge positions to the prior snapshot
Expected funding equals locks every day Pull-through is hard-coded at 100% Use segment or loan-level forecasts and back-test them
Nominal coverage looks right but P&L is volatile Duration, coupon, basis or convexity differs between loans and hedge Use sensitivity-weighted coverage and monitor basis separately
Model is repeatedly over-covered Fallout forecast is too low or recycling is not retired after delivery Compare actual with predicted outcomes and review recycling rules
Servicing value falls while pipeline hedge performs MSA exposure is outside the hedge calculation Include approved servicing assumptions and separate MSA stress results
Unexpected pair-off costs Mandatory delivery was missed or volume was committed incorrectly Track delivery dates, committed volume and pair-off terms independently
Different reports show different coverage As-of times, notional bases or sign conventions differ Publish a single data dictionary and synchronized cut-off schedule

9. Govern the model and stress the book

Management information should show hedged and unhedged positions, mark-to-market, rate-shock exposure, hedge effectiveness, concentrations and policy exceptions. Report results by product, coupon, delivery month, counterparty and instrument when those dimensions can create distinct risks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Stress more than the base case

  • Apply parallel rate increases and decreases that are large enough to reveal nonlinear behavior.
  • Change pull-through and fallout assumptions independently of rates; borrowers may behave differently in a stressed market.
  • Stress extension, early payoff and prepayment behavior to expose duration and convexity effects.
  • Widen basis assumptions and reduce hedge liquidity to test execution risk.
  • Test counterparty failure, margin requirements and delivery delays where relevant.
  • Translate the results into earnings, capital and liquidity impacts, not only coverage percentages.

Model validation should review conceptual soundness, data quality, implementation, performance against actual outcomes and the governance of overrides. A model that produces a precise ratio without reliable inputs is not a reliable hedge measure.

10. Keep delivery commitments separate from exposure estimates

Mandatory commitments require delivery of specified product volume by a stated date. If delivery fails, the commitment terms may require a pair-off and may impose a fee. Those obligations affect execution cost and liquidity, but they do not replace the pipeline-exposure calculation. Include them as a separate reconciliation: expected funded and deliverable volume, committed investor volume, unmatched loans, delivery dates and potential pair-off exposure.

What a complete report should contain

A decision-ready report lets a manager move from the headline ratio to the underlying loans without rebuilding the calculation. Include:

  • As-of date and time, population definition and excluded statuses.
  • Pipeline balance, expected funded balance and forecast pull-through by segment.
  • Hedge notional, instrument, maturity, coupon and allocation.
  • Nominal and duration-weighted coverage, optimal target and percentage and dollar gaps.
  • Servicing, basis, convexity and warehouse items included or excluded.
  • Day-over-day changes and explanations for material movements.
  • Stress results, model version, overrides, approvals and policy exceptions.
  • Mandatory delivery commitments, unmatched volume and potential pair-off obligations.

The practical answer to “How much should we hedge?” is therefore conditional: hedge the modeled rate sensitivity of the expected funded pipeline, using documented pull-through and servicing assumptions, then manage the residual gap within approved limits. The notional pipeline and hedge position are the starting point; duration-weighted exposure, governance and stress testing determine whether the position is actually controlled.
