How to Calculate Franchise Fees and Royalties

Calculate a franchise royalty by multiplying the contract-defined royalty base for the reporting period by the contract’s royalty rate. The difficult part is identifying that base: “gross sales” or “gross revenue” has a franchise-specific definition, exclusions, timing rules and reporting requirements. A 4% figure shown in an FTC sample disclosure is only an illustration, not a market average.

Keep the initial franchise fee, recurring royalty, advertising contribution and occasional charges on separate lines. Use the current Franchise Disclosure Document (FDD) to locate the amounts or formulas, then use the franchise agreement for the controlling definitions, due dates and exceptions.

Start with the right calculation

A useful period estimate has this structure:

Royalty due = contract-defined royalty base for the period × royalty rate

Then add any separately required charges for that same period, such as advertising, technology, cooperative, audit or other fees. Do not add the initial franchise fee to a weekly or monthly royalty calculation; it is a startup charge with its own payment terms.

There is no universal franchise royalty percentage. The Federal Trade Commission (FTC) compliance guide uses 4% of total gross sales in an illustrative Item 6 table. That example does not establish a typical, required or recommended rate.

Separate the kinds of franchise charges

Different charges affect different parts of your budget. Put each on its own worksheet line so a low-sales month, a renewal event or a transfer does not get confused with ordinary operating royalties.

Charge When it is usually considered How to calculate it Where to verify it
Initial franchise fee Before opening or when the franchise agreement is signed Use the stated amount and payment schedule; do not treat it as a percentage of later sales FDD Item 5 and the agreement
Ongoing royalty Each reporting period during the franchise term Apply the stated rate or other formula to the defined base, or pay the stated fixed amount FDD Item 6 and the agreement
Advertising or brand-fund contribution Often recurring, with its own reporting and due date Use its separate percentage, fixed amount or formula FDD Item 6 and the agreement
Other required charges When the specified event occurs or on a recurring schedule Use the disclosed amount or formula for technology, training, audit, transfer, renewal, cooperative or assistance fees FDD Item 6 and the agreement
Estimated initial investment Planning the opening budget Add the categories in FDD Item 7; this is not itself a royalty FDD Item 7

Collect the documents and dates first

  1. Obtain the current FDD. Confirm the version date and that it is for the exact franchise, territory and offer you are considering.
  2. Read Item 5. Record the initial fee, installments, refund conditions and any circumstances that change the amount.
  3. Read Item 6 line by line. Copy every royalty, advertising contribution and other fee, including its amount or formula, payment timing and remarks.
  4. Read Item 7 separately. Use its estimated initial-investment range for opening-cost planning, not as a substitute for recurring fee calculations.
  5. Read the attached franchise agreement. Search for the definitions of sales, revenue, gross sales, reporting period, payment date, minimum fee, late charge and audit rights. The agreement’s operative language controls your obligations.
  6. Set the reporting period. Mark whether the system reports weekly, monthly or on another schedule, and which transaction date determines the period in which a sale is counted.

Under the FTC Franchise Rule, a prospective franchisee generally must receive the FDD at least 14 days before being asked to sign a contract or pay money to the franchisor or its affiliate. That waiting period does not make the FDD a substitute for the agreement; use the time to reconcile both documents.

Identify the exact royalty base

Never assume that “gross sales” means every cash receipt or that it excludes every tax and refund. The agreement should define the term used for the royalty calculation. Copy that definition into your worksheet and turn each inclusion and exclusion into a check.

Questions to answer in the definition

  • Are in-store, delivery, catering, wholesale, online, app and third-party-platform sales included?
  • Are sales counted when an order is placed, when payment is captured, when goods are delivered or when the service is completed?
  • Are sales taxes or other government-imposed taxes excluded, and must they be separately identified in your records?
  • How are refunds, returns, cancellations, chargebacks, discounts, coupons, gift cards and loyalty credits treated?
  • Are complimentary items, employee purchases, inter-unit transfers or barter transactions included?
  • Does the definition cover sales made outside the premises, in a protected territory or through a required ordering channel?
  • Are currency conversions, bad debts or uncollected invoices addressed?

These are review prompts, not universal rules. Two franchises can use the same phrase while defining different inclusions. If the definition is unclear, ask for a written explanation before signing and have counsel assess whether the explanation is consistent with the agreement.

Apply the percentage formula

Once the base and rate are confirmed, calculate each period independently:

Period royalty = eligible sales or other defined base × stated rate

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For the FTC guide’s illustration, a $10,000 defined base at 4% produces $400 for that period ($10,000 × 0.04). The $10,000 and 4% are hypothetical figures from the illustration; they do not describe a typical franchise or your obligation unless your own documents use those terms.

When the formula is not a simple percentage

Some agreements use a fixed fee, a minimum royalty, a tiered rate, a combination of a percentage and a minimum, or another formula. Use the wording as written instead of forcing it into the percentage equation.

Structure Calculation approach What to check
Fixed periodic fee Pay the stated amount for each applicable period Whether it is prorated, recurring, indexed or suspended in any circumstance
Percentage with minimum Calculate the percentage and pay the greater required amount if the contract says a minimum applies When the minimum begins, whether it changes by location or year, and whether it is waived during opening
Tiered percentage Apply each rate to the sales band specified by the agreement, or use its stated all-sales tier formula Thresholds, reset dates and whether tiers are calculated per unit, period or year
Multiple bases Calculate each category under its own definition and rate Whether online, delivery or non-core revenue has a different rate

If an agreement contains a minimum or tier and the FDD summary appears different, stop and reconcile the discrepancy in writing. Do not rely on a salesperson’s verbal explanation for a payment obligation.

Add advertising and other required fees separately

After computing the royalty, create separate lines for every charge that applies to the period. FTC Item 6 examples include advertising, cooperatives, training, assistance, audit, transfer and renewal fees, but a particular franchise may use a different list.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Worksheet line Entry to capture
Royalty Defined base, rate or alternate formula, period and due date
Advertising or brand fund Separate percentage or fixed amount, permitted uses and payment date
Technology or system fee Per-location or per-user amount, billing frequency and change provisions
Cooperative or local marketing Required contribution, geographic scope and approval rules
Event-driven charges Audit, transfer, renewal, training or assistance amount and trigger
Late or reporting charges Only if the agreement makes them payable; record the trigger and grace period

Do not combine an advertising contribution with the royalty rate unless the agreement expressly defines one combined charge. A percentage of sales for advertising is a different economic obligation from a percentage paid as royalty, even if both are remitted on the same date.

Royalties can be due when the business loses money

Franchise royalties are commonly tied to weekly or monthly gross income rather than net profit. If the defined sales base is positive, the royalty can be payable even after rent, payroll, inventory, debt service and other expenses produce a loss. Substituting net profit for the contract base will understate the bill unless the agreement specifically uses profit.

For the same reason, strong gross sales do not prove that a location is profitable. A sales forecast must be tested against all operating costs and every required fee. If the franchisor makes a financial performance representation, FTC guidance says it must have a reasonable basis and appear in Item 19 of the FDD; franchisors are not required to provide an earnings claim.

Read the FDD items that affect your estimate

FDD section What it tells you How to use it
Item 5 Initial franchise fee and relevant payment terms Budget startup cash separately from operating royalties
Item 6 Other fees, including royalties and advertising, with amounts or formulas, due dates and remarks Build the recurring and event-driven fee schedule
Item 7 Estimated initial investment Assess opening capital; do not add it to a period royalty
Item 19 Any financial performance representation the franchisor chooses to make Check the population, period, assumptions, sample size and limitations before using a sales or income figure

Compare every FDD summary with the agreement attached to it. FTC guidance states that substantive terms such as fees must be disclosed in the agreement attached to the disclosure document, or the prospect must receive the specified review opportunity before signing or paying, subject to the conditions in the FTC’s rule FAQ.

Third-party charges with uncertain amounts

A fee paid directly to a third-party supplier may be described with sample wording that its amount is unknown and may vary depending on factors such as the supplier selected. Treat that as a warning to identify the supplier-selection process and obtain a realistic range; do not enter an invented amount in your forecast.

Compare franchise offers on the same basis

A lower percentage is not automatically cheaper. Compare the rate and the base together, then model timing and low-sales exposure.

Comparison axis Questions to put side by side
Rate and base What percentage or fixed amount applies, and exactly which revenue is included?
Frequency and timing Are reports and payments weekly, monthly or on another schedule? Is there a delay between sale and payment?
Additional charges What advertising, technology, cooperative, audit, transfer, renewal and training fees are required?
Low-sales exposure Is there a minimum royalty or fixed charge when sales are low? When does it start?
Startup versus operating cost What is paid before opening, and what recurs after opening?
Earnings evidence Does any Item 19 representation state its data source, period, assumptions and limitations?

Use identical sales scenarios for each offer and apply each contract’s own exclusions. Comparing percentages alone can reverse the apparent ranking when one base includes delivery or online revenue and another does not.

Build a defensible calculation worksheet

  1. Copy the definition. Paste the agreement’s royalty-base definition into the worksheet and highlight every exclusion.
  2. List transactions by category. Separate channels such as premises, online, delivery and catering so you can apply different treatment if required.
  3. Document adjustments. Record taxes, refunds, discounts, chargebacks and other deductions with supporting reports.
  4. Calculate the base. Add included transactions and subtract only deductions the agreement permits.
  5. Apply the royalty rule. Use the stated percentage, fixed amount, minimum or tier formula.
  6. Add separate charges. Enter advertising and every other fee that falls due in the period.
  7. Check timing. Confirm that the reporting period, due date and payment method match the agreement.
  8. Retain evidence. Keep point-of-sale reports, bank records, tax records, refund logs and submitted royalty reports so an audit can be reconstructed.

A simple worksheet should show, for each period, the defined base, rate or alternate formula, royalty, each additional fee, total due, due date and the document clause supporting the entry.

Common calculation mistakes and fixes

  • Using a “typical” rate. Fix: use only the rate in the current FDD and agreement. The FTC’s 4% illustration is not a benchmark.
  • Using profit instead of sales. Fix: calculate the contractual base before operating expenses unless the agreement expressly says otherwise.
  • Treating all revenue as included. Fix: classify each channel and apply the written definition to taxes, refunds, discounts and timing.
  • Bundling advertising into royalty. Fix: keep each required charge on a separate line unless the contract combines them.
  • Confusing startup investment with a royalty. Fix: use Item 7 for opening-capital planning and Item 6 for periodic fees.
  • Ignoring minimums and event fees. Fix: scan for minimum payments, technology charges, audit rights, transfer fees, renewal fees and late charges.
  • Relying on a summary or verbal promise. Fix: reconcile the FDD with the attached agreement and obtain material clarifications in writing.
  • Assuming a fee ends when you stop operating. Fix: check termination, post-termination and continuing-payment clauses. FTC consumer guidance warns that royalties may remain payable for the duration of the agreement even if promised services are not provided or the franchisee terminates early; the actual contract controls.

Get professional help for document-specific questions

An accountant can test whether a proposed sales or earnings figure covers the real fee burden and operating costs. A franchise lawyer can interpret definitions, minimums, audit provisions, termination language and conflicts between the FDD and agreement. Professional review is especially valuable when the fee base is complicated, a third-party charge is unknown, or an Item 19 representation is being used to support a financing decision.

Know the limits of this calculation

The FTC materials described here address U.S. federal disclosure concepts. They do not determine your tax treatment, state franchise-law requirements, contract enforceability or obligations outside the United States. State law, local rules, amendments and the current franchise documents may change what applies. Use the current FDD and signed agreement for the specific offer and jurisdiction, and preserve the version you relied on when making the estimate.

Decision rule

If you cannot identify the royalty base, rate, reporting period, due date and every separate required charge from the current FDD and agreement, you do not yet have a reliable franchise-fee calculation. Resolve those document questions before comparing opportunities or committing funds.
