How to Build a Diversified Portfolio Without Overconcentrating in AI Stocks

You can own a broad U.S. index fund and still have a large economic bet on a small group of AI-linked mega-cap companies. The practical solution is to look through every fund to its underlying holdings, add duplicate exposure across accounts, and then decide whether to change the weighting method, add genuinely different sources of return, or accept the concentration knowingly.

This is educational information, not individualized investment, tax or securities advice. The right response depends on your jurisdiction, account types, tax position, time horizon and tolerance for tracking error.

Why a broad index can still be concentrated

A fund can own hundreds of companies while assigning a substantial share of its value to its ten largest constituents. Most broad U.S. benchmarks are market-cap weighted: a company’s weight rises as its total market value rises. The method is transparent and inexpensive to follow, but it does not keep any one company or theme from becoming dominant.

S&P Dow Jones Indices reported that the ten largest S&P 500 companies represented almost 40% of the index by mid-2025, a level it compared with the mid-1960s. A later S&P 500 snapshot showed the top ten at 37.8% on August 31, 2026. Those are dated observations, not permanent characteristics; the percentage changes with prices, share issuance, mergers, additions and deletions.

Concentration also is not just a ticker-count problem. S&P Global’s August 2026 analysis describes Apple, Microsoft, Alphabet, Amazon, Meta, Nvidia and Tesla as the “Mag-7” for that analysis and identifies shared drivers such as AI-related capital expenditure, data-center demand and broad macroeconomic conditions. The companies have different products and financial models, but common drivers can make several holdings respond to the same shock. Ten names with one dominant driver may provide less diversification than ten names exposed to unrelated businesses.

That observation is about exposure and potential consequences, not a forecast. Tim Edwards, managing director and global head of index investment strategy at S&P Dow Jones Indices, said in a May 20, 2026 interview: “The first message is that high concentration is not necessarily predictive of poor future performance.” A concentrated index can continue to lead if its largest companies keep growing; it can also experience a larger drawdown if those companies or their shared drivers weaken.

How do I tell if my portfolio is concentrated in a few stocks?

Start with a look-through inventory rather than the names of your funds. Record each account, fund and direct security, then use the latest holdings file or factsheet for every fund. The goal is to find your exposure to an underlying company after all layers are combined.

  1. List every investment. Include workplace plans, individual retirement accounts, taxable accounts, cash-management portfolios and any separately managed account. Record the fund’s share count or dollar value and the date of the valuation.
  2. Collect current underlying weights. Use each fund provider’s holdings report, prospectus or portfolio file. Holdings and weights move, so note the “as of” date and do not treat an old factsheet as a live allocation.
  3. Normalize names and identifiers. The same company may appear under different share classes, ticker formats or depositary listings. Map those entries to one underlying issuer before adding them.
  4. Aggregate duplicate exposure. Multiply each fund’s portfolio percentage in a company by the amount you own of that fund, then add direct shares and exposure in other accounts. This produces a look-through dollar amount and percentage for each issuer.
  5. Map sectors and business activities. A portfolio can be diversified by company count but clustered in semiconductors, cloud infrastructure, digital advertising, data centers or another activity. Note the revenue-generating activities described in the fund’s methodology, not just its broad sector label.
  6. Run a driver check. Ask which holdings would be affected by a common change in AI capital spending, data-center demand, interest rates, regulation or an economic slowdown. This is a qualitative stress test, not a prediction of a particular price move.
  7. Document the result. Keep a table with the issuer, direct amount, amount through each fund, total amount, percentage of the whole portfolio, sector and principal business drivers. Re-run it after major trades and at a regular review interval.
Column What to record Why it matters
Account Taxable, workplace, retirement or other account Shows where a change would create trading or tax consequences
Vehicle Fund, direct share or managed mandate Identifies the source of each exposure
Underlying issuer One normalized company name Prevents duplicate tickers from hiding concentration
Look-through value Dollar amount and percentage of total portfolio Measures the actual economic exposure
Sector and activity Sector, industry and material revenue activities Reveals concentration that company names alone miss
Data date Holdings “as of” date Shows how current the calculation is

There is no universal percentage at which a portfolio becomes “too concentrated.” A single-company holding may be deliberate, while a seemingly small position can matter if the same issuer appears in several funds and a workplace plan. Treat a threshold as a personal policy decision that must reflect your objectives and constraints, not as a rule established by the index providers.

Does an S&P 500 fund give me too much exposure to AI stocks?

An S&P 500 fund gives you the index’s current market-cap weights, including whatever weight the largest constituents have accumulated. It does not label a fixed percentage as “AI.” The answer to whether it is too much depends on your total look-through exposure, including other U.S. funds, sector funds, employer shares and direct holdings.

Check the fund’s current top-ten table first, then repeat the aggregation process across your entire portfolio. If a second fund owns many of the same mega-cap companies, buying both may increase exposure without adding as much independent risk as the fund names suggest. Conversely, a fund with a different weighting method or different geography may add distinct exposures even when it contains some of the same companies.

The top-ten percentages cited above are snapshots. They should not be used to infer today’s exact weight in your own fund, because an index fund can track a different share class, rebalance on a different schedule or have small cash and sampling differences. Use the current holdings file for the specific vehicle you own.

Ways to reduce overlapping AI and mega-cap exposure

Several portfolio designs can spread weight away from the largest companies. They solve different problems and create different trade-offs; none is automatically superior.

Approach How weights are set What it changes Main trade-off
Market-cap-weighted broad index Companies are weighted in proportion to market value Preserves the market’s current leadership and lets successful companies become larger positions Concentration can rise after a period in which a few mega-caps outperform
Equal-weight index Constituents receive more similar weights at scheduled rebalances Reduces the dominance of the largest firms and increases the relative weight of smaller constituents Can lag when mega-cap leadership persists and usually requires more rebalancing
Capped index A methodology limits the weight of an individual company or group Places an explicit ceiling on the largest positions while retaining a broad universe The cap, rebalance rules and resulting benchmark deviation depend on the specific index
Diversified sector and business-activity weighting Sectors, subsectors, industries, subindustries and business activities are equally weighted; stocks within each activity are weighted by the revenue they generate there Addresses both sector imbalance and concentration in a few companies or activities Its exposure can differ materially from a conventional S&P 500 fund and from the market’s current winners
Targeted reductions and reallocations Reduce selected high-contribution holdings and spread some exposure to other holdings Can lower identified overlap without replacing the entire core portfolio Requires security-level decisions, monitoring, trading and possible tax consequences

Market-cap weighting: the default, not a promise of balance

A market-cap-weighted fund is often used as a core because it owns the market without requiring an investor to predict which company will win. Its concentration is an outcome of market prices, not an active forecast by the fund manager. If the largest companies continue to lead, alternatives that underweight them can trail the benchmark for an extended period.

Equal weighting: less mega-cap dominance

An equal-weight approach resets constituents toward similar sizes at each rebalance. That directly reduces the influence of the largest companies and increases the relative influence of smaller names. It also changes the portfolio’s factor, sector and size exposures. A period of sustained mega-cap leadership can make the equal-weight version look worse than the market-cap benchmark, even if its diversification is working as designed.

Capped weighting: a rules-based ceiling

Capped indexes impose a maximum weight for one company or a group. The exact limit and the date on which it is tested are part of the index methodology. A cap can prevent a single position from becoming dominant while preserving more of the market-cap structure than an equal-weight design. Read the methodology to understand what happens when prices move between rebalances.

Diversified sector and business-activity weighting

The S&P 500 Diversified Sector Weight Index description says it reweights companies within the S&P 500 with the goal of reducing concentration risk and sector imbalances. Its design equally weights sectors, subsectors, industries, subindustries and business activities, then weights stocks within each business activity by the revenue they generate there. That is a description of an index design, not evidence that it fits every investor or eliminates all common risk.

Targeted reductions and reallocations

A targeted approach may be relevant when one or two accounts contain an unusually large position or when selling the entire core fund would create unwanted costs. It demands more information than choosing a broad index: you must identify the specific contributors, decide what replaces them and maintain the intended exposures. It can also create taxable gains or leave you with a portfolio that no longer tracks a familiar benchmark.

A practical process for changing the portfolio

  1. Define the problem precisely. Decide whether your concern is one company, the largest ten, a sector, an AI-related business activity or a combination. Write the concern in measurable terms, such as “duplicate exposure to the same issuers across three funds,” rather than “AI feels expensive.”
  2. Separate objectives from forecasts. Diversification is a risk-management choice. Do not assume that reducing concentration will improve returns, and do not assume that concentration signals an imminent correction.
  3. Choose the least disruptive change that addresses the problem. Options include directing new contributions to a different weighting approach, replacing a duplicate fund, reducing a direct holding, or accepting the existing exposure. The appropriate choice depends on account rules, taxes, costs and the role of each holding.
  4. Check methodology and implementation details. Review the benchmark’s eligible universe, rebalance frequency, caps, treatment of corporate actions, sampling approach and tracking history in current fund documents. The source material does not establish product-specific fees, turnover or tax outcomes, so obtain those figures from the current documents and appropriate local sources.
  5. Model the whole allocation. Recalculate company, sector, business-activity, geographic and asset-class exposures after the proposed change. A stock-only adjustment does not establish that the full portfolio is diversified across bonds, cash, real assets, countries or time horizons.
  6. Plan rebalancing. Set a review rule based on dates or material changes, then apply it consistently. More frequent trading can increase turnover and costs; less frequent review can allow overlap to build again.
  7. Record the decision. Keep the before-and-after weights, the reason for the change and the assumptions used. This helps you distinguish a deliberate allocation from a reaction to recent headlines.

What an illustrative reallocation shows—and what it does not

In an S&P Global case study published August 25, 2026, cutting each of the five largest positions by 25% reduced their combined weight from 27.9% to 20.9%. The model estimated that more than 8% of risk contribution was reallocated in that constructed example. Those figures describe one model-based scenario; they are not a recommended cut, an expected return, a universal risk reduction or a target allocation for a household.

The useful lesson is methodological: a small number of positions can account for a disproportionate share of portfolio risk, and a reallocation can be evaluated by its resulting exposures rather than by the number of funds held. Any real implementation would need to account for the actual securities, prices, taxes, liquidity and constraints in the investor’s accounts.

Trade-offs to check before you diversify

Benchmark and leadership risk

Every deliberate underweight creates a chance of trailing the market-cap benchmark. If mega-cap companies continue to benefit from strong earnings, AI investment or data-center demand, an equal-weight, capped or sector-balanced strategy may lag. That is not automatically a failure; it is the cost of choosing a different exposure. Decide whether you can hold the alternative through a period of underperformance.

Turnover and costs

Equal-weight and capped methodologies may trade more as prices move and rebalances occur. Fund expense ratios, bid-ask spreads, commissions, securities-lending practices and turnover differ by vehicle. Exact values were not established here; check the current prospectus, shareholder report and trading venue before acting.

Taxes and account constraints

Selling a profitable position can create a taxable gain, while some workplace plans restrict the available funds or trading dates. Tax rules vary by jurisdiction and account type. A tax professional or appropriately qualified local adviser can explain consequences for your circumstances; do not infer them from an index label.

False diversification

Owning several funds is not the same as owning independent risks. Two funds can hold the same mega-cap issuers, and a technology fund plus a broad index can intensify the same business-activity exposure. Conversely, a fund that appears different by name may still be highly correlated if its holdings share the same economic drivers.

Complexity and behavior

A portfolio with many overlapping sleeves can be harder to monitor and easier to abandon during a period of underperformance. A simpler allocation that you can understand and maintain may be more durable than a theoretically optimized arrangement that you cannot track.

How historical context should shape your decision

S&P Dow Jones Indices’ historical discussion places recent S&P 500 concentration in a longer pattern of changing market leadership. Earlier episodes of large-company dominance were followed by different outcomes at different times. In the May 20, 2026 interview, Edwards noted that concentration and market performance have not followed a strict pattern and that periods of large-company underperformance did not prevent strong overall index growth.

That history argues against using concentration as a stand-alone market-timing signal. The defensible question is whether your current exposure is intentional and whether you can tolerate the consequences if common drivers weaken. It is not whether a particular concentration number proves that a downturn is due.

Monitoring checklist

  • Update fund holdings from current provider files and record each “as of” date.
  • Aggregate direct and look-through exposure to every repeated issuer.
  • Review the largest ten positions and their combined share.
  • Map sectors, industries and material business activities.
  • Identify shared drivers such as AI capital expenditure, data-center demand, interest rates or advertising spending.
  • Compare the proposed allocation with its benchmark and note the sources of tracking difference.
  • Check expense ratios, turnover, spreads and current tax documents before trading.
  • Recalculate after major contributions, withdrawals, mergers, index rebalances or large price moves.
  • Record why you changed—or deliberately did not change—the allocation.

A broad index fund can remain a sensible core while still creating meaningful exposure to a few AI-linked mega-cap companies. Diversification comes from understanding the look-through position, the common drivers and the trade-offs of each weighting method, then choosing an allocation you can maintain without relying on a prediction about the next market cycle.
