A diversified Indian stock portfolio is built by measuring your combined exposure—not by counting tickers. Add the sector weight of every directly owned share to the same sector exposure held inside mutual funds or exchange-traded funds, then check market-cap and asset-class mix against your goals, time horizon and risk tolerance. There is no regulator-approved universal percentage that defines an “overconcentrated” sector, so use a documented rule that you can review and rebalance consistently.
The process below shows how to inventory holdings, look through funds, identify correlated risks, choose between direct shares and diversified funds, and create personal guardrails without treating any example as a recommendation.

Why sector diversification matters
Owning many companies does not automatically diversify a portfolio. Ten stocks from banks, lenders and insurance companies may respond to the same interest-rate, credit and economic cycle. A broad equity fund can create the same hidden exposure if several of its largest holdings belong to one industry.
Diversification can reduce some company-specific and sector-specific risks, but it cannot prevent losses when the wider equity market falls. SEBI Investor explains that market-wide price volatility is one of the risks that cannot be diversified away. Diversification should therefore be treated as risk management, not as a guarantee of profit or a promise of smaller losses in every market.

AMFI’s category explainer says sector-specific funds invest in a particular sector, limit diversification and are riskier; it also notes that sector performance tends to be cyclical. SEBI’s investor material similarly warns that thematic and sectoral funds have reduced diversification across industries. Those statements describe concentration risk, not an automatic verdict that every sector fund is unsuitable.
Read the full category descriptions from AMFI and SEBI Investor before treating a focused fund as a core holding.
Start with the investor, not a sector percentage
Match equity to the job your money must do
Write down each goal, its amount and the date when the money may be needed. Money required soon should not depend on volatile or illiquid equity investments. SEBI Investor advises avoiding risky equity exposure for short-term needs and matching investments to both time horizon and risk tolerance.
- Keep an emergency reserve and known near-term expenses outside the volatile equity portion.
- Separate long-term growth money from a deposit for a tuition bill, house purchase or other dated liability.
- Record how much loss you could tolerate without abandoning the plan during a market decline.
- Use the same assumptions when deciding both sector exposure and the overall share of equity in your assets.
SEBI’s risk-management guidance places diversification within a broader process: first understand the risk, then spread exposure within and across asset classes. Its wording is direct: “The second step would be to diversify across different assets class.” It follows with, “The key word here is "different".” See SEBI Investor’s How to Manage Investment Risks.
Step 1: Build a complete holdings inventory
Make one list that includes every investment account. A sector review is incomplete if it covers only the stocks in your trading account while ignoring funds, employee shares or a second broker account.
| Field | What to record | Why it matters |
|---|---|---|
| Holding | Share, mutual fund, exchange-traded fund, debt fund, deposit or cash | Shows all sources of exposure and the assets that are not equities |
| Current value | Market value on the date of the review | Weights change as prices move |
| Direct or underlying | Whether you own the security yourself or through a fund | Prevents double counting while still revealing look-through exposure |
| Sector or industry | Your chosen classification and the fund’s disclosed classification | Lets you aggregate comparable exposures consistently |
| Market-cap segment | Large-, mid- or small-cap label where the disclosure provides one | Identifies concentration in company size as well as industry |
| Source date | Date of the portfolio or factsheet used | Fund holdings and classifications change |
Save the disclosure date beside every fund position. A fund factsheet is a snapshot, not a permanent description of what the fund owns. If two disclosures use different industry taxonomies, note the difference and apply one mapping consistently rather than presenting a false level of precision.
Step 2: Look through every fund
For each diversified fund, download its latest portfolio disclosure and multiply the fund value by the percentage assigned to each sector. Add those underlying amounts to your directly held shares in the same sector. Repeat the exercise for every fund; otherwise, a portfolio can appear diversified simply because each fund is considered a separate ticker.

- Record the fund’s current value.
- For each disclosed sector, multiply that value by the sector percentage.
- Convert the result to a rupee amount.
- Add the amount to direct holdings classified in the same sector.
- Flag securities or industries that the disclosure does not classify clearly.
Use the fund’s current disclosure rather than an old product description. A broad fund may still have a large position in one industry, and two different funds may own many of the same companies. If a fund reports a company under a different industry label from your direct-stock classification, document your mapping and use it every time you update the review.

Step 3: Calculate sector and correlation exposure
Use two denominators
Calculate each sector as a percentage of the entire portfolio and as a percentage of the equity sleeve. The first shows how much of all your wealth is linked to an industry; the second shows concentration inside the money you have chosen to invest in equities. State the denominator beside every figure so the numbers cannot be misread.
The basic formula is:
Sector weight = (direct sector value + look-through fund sector value) ÷ chosen portfolio denominator × 100
Rank sectors from largest to smallest. Then examine correlated exposures that may not share an industry label but depend on similar drivers, such as domestic credit growth, commodity prices, a single export market, government spending or interest rates. A portfolio can be concentrated by economic driver even when its sector labels look varied.
Illustrative calculation
The following is a fictional ₹10 lakh portfolio used only to demonstrate the arithmetic. It is not a target allocation or a recommendation.
| Holding | Value | Disclosed or assumed exposure | Look-through amount |
|---|---|---|---|
| Direct bank shares | ₹1,50,000 | Banks 100% | Banks ₹1,50,000 |
| Diversified fund A | ₹3,00,000 | Banks 20%, information technology 15%, consumer 10%, other sectors 55% | Banks ₹60,000; information technology ₹45,000; consumer ₹30,000; other ₹1,65,000 |
| Diversified fund B | ₹2,00,000 | Banks 25%, pharmaceuticals 20%, other sectors 55% | Banks ₹50,000; pharmaceuticals ₹40,000; other ₹1,10,000 |
| Direct information-technology shares | ₹1,00,000 | Information technology 100% | Information technology ₹1,00,000 |
| Direct pharmaceutical shares | ₹50,000 | Pharmaceuticals 100% | Pharmaceuticals ₹50,000 |
| Short-term debt and cash | ₹2,00,000 | Outside the equity-sector total | Not assigned to an equity sector |
Aggregating the table gives banks of ₹2,60,000, or 26% of the total portfolio and 32.5% of the ₹8 lakh equity sleeve. Information technology is ₹1,45,000, pharmaceuticals ₹90,000 and consumer ₹30,000. The exercise exposes the bank overlap that would be missed if fund A and fund B were treated as unrelated holdings.
Do not turn a dated industry table into a target
SEBI’s equity-fund deployment table at its monthly report page shows a “BANKS” line of 21.36193% in the returned table. The result is labelled “Deployment of Equity Funds Monthly Report for March – 2025-2026,” while the URL sits under /2025/equityapr25.html; that reporting-period labelling is ambiguous. Treat the figure only as a dated reporting snapshot, not as a current benchmark, safe limit or recommended allocation.
Step 4: Choose how to construct the portfolio
You can use direct shares, diversified funds or a combination. The right choice depends on the overlap revealed by your audit, the breadth you need, the costs shown in current documents and how much monitoring you can actually perform.

| Decision factor | Direct-stock basket | Diversified or index funds | Combination |
|---|---|---|---|
| Sector overlap | You control each position, but must calculate overlap with funds separately | Sector mix is inside the fund; inspect current holdings before adding another fund | Can be efficient if direct positions fill gaps rather than duplicate fund leaders |
| Breadth | Depends on the number and size of shares you select | Usually provides a stated basket; breadth varies by mandate and current holdings | Combines the breadth of funds with selected individual exposures |
| Market-cap exposure | You choose the size segments, subject to the shares available | Mandate and portfolio disclosure determine the mix | Requires checking whether direct holdings tilt the total toward one segment |
| Costs | Brokerage and other dealing charges vary by account and transaction | Expense ratios and dealing costs vary by product; verify current scheme documents | Compare the total costs of both parts rather than looking at one fee alone |
| Monitoring effort | Requires company, sector and position-size reviews | Requires checking mandate, holdings, overlap and changes in disclosures | Needs both sets of checks and a written rebalance process |
| Fit | May suit an investor able to research and monitor individual holdings | May suit an investor seeking a rules-based basket with less security selection | May suit someone who wants a broad core and limited, deliberate satellite exposure |
SEBI’s mutual-fund investor material advises reading scheme information and comparing risks and expected yields after tax before investing. It also notes that investors may seek expert advice. Review the current offer document, portfolio disclosure and cost schedule for any product you consider; no named scheme is required to apply this framework.

Step 5: Set personal guardrails without pretending they are universal rules
Because the cited investor education does not establish one safe sector percentage, any cap is your own risk-management rule. Write it down before a sector rises sharply, and explain what action follows when the rule is breached.
Elements of a workable guardrail
- Scope: State whether the limit applies to the whole portfolio, the equity sleeve or both.
- Measurement: Use look-through values, not just the market value of direct shares.
- Trigger: Decide whether action occurs when a limit is crossed by price movement, by a new purchase or at a scheduled review.
- Response: Choose in advance whether you will direct new contributions elsewhere, trim an existing position or leave the breach temporarily because selling costs or taxes make immediate action unsuitable.
- Exceptions: Record whether a sector-focused satellite position has a separate, smaller allowance and what would invalidate the original reason for owning it.
A rule should be achievable with your available holdings and contributions. A limit that forces constant trading can create more costs and decision errors than it prevents. If you cannot monitor individual shares or fund disclosures, simplify the portfolio rather than writing a complicated rule you will not follow.
Rebalancing and review
There is no single regulator-endorsed review frequency in the cited material. Choose a schedule that matches your goals and ability to check disclosures, then use the same process each time.
- Update market values and the date of every fund disclosure.
- Recalculate sector totals using the same classification map.
- Check the largest sectors and the largest company positions within them.
- Review correlated drivers such as rates, commodities, exports and domestic demand.
- Compare the result with your written guardrails and equity allocation for each goal.
- Direct new money toward underrepresented exposures when that is consistent with your plan; consider selling only after assessing dealing costs, taxes and the reason for the original holding.
- Record the decision, including why you did not act when a breach was temporary or deliberate.
Review after material changes as well as on your chosen schedule: a fund mandate change, merger, substantial withdrawal, new goal or change in risk tolerance can make an old allocation inappropriate.
Sector funds: satellite exposure, not automatic diversification
A sector fund can provide a deliberate way to express a view on one industry, but its design concentrates exposure. AMFI notes that timing matters because sector performance is cyclical. Before buying one, add its holdings to your existing sector totals and decide how its concentration fits your written guardrails.
- Read the stated sector definition and check whether it includes adjacent industries.
- Inspect the current top holdings and their weights.
- Look for overlap with direct shares and broad funds already owned.
- Assess whether you can tolerate a prolonged period when that sector lags.
- Keep the purpose of the holding explicit: diversification, a short-term view or another goal are different reasons with different risks.
Do not call a sector fund diversified merely because it contains many companies. Its diversification is within one industry, not across industries.
Include market-cap and asset-class diversification
Sector balance is only one dimension. Classify the portfolio’s exposure to large-, mid- and small-cap companies where reliable disclosures provide those labels, and check whether a group of funds creates an unintended size tilt. Market-cap diversification does not eliminate equity risk, but it can reveal that apparently different funds depend on the same part of the market.

Then review assets outside equities. Cash, deposits, bonds or other permitted assets may serve different goals and liquidity needs, but each carries its own risks. SEBI Investor’s guidance emphasizes diversification across different asset classes as well as diversification within an asset class. The appropriate mix depends on the goal, horizon and tolerance for loss; it is not a universal formula.

Common mistakes and practical fixes
Counting tickers instead of exposure
Symptom: A portfolio has many holdings but one industry dominates the rupee value.
Fix: Rank sectors after adding direct and look-through amounts. Use position values, not the number of securities.
Ignoring fund overlap
Symptom: Several funds appear different by name but hold the same large companies or industries.

Mixing classification systems
Symptom: The same company appears in different sectors in different reports, making totals look artificially low or high.
Fix: Select one classification approach, document how you map exceptions and apply it consistently. Keep the original disclosure beside your mapping for auditability.
Chasing the best recent sector
Symptom: A sector that recently rose becomes a large new purchase without a change in the investor’s goal.

A repeatable worksheet
Keep a simple worksheet with one row per direct holding and one row per underlying fund sector. Include:
- account and holding name;
- value and valuation date;
- direct or fund source;
- sector and classification source;
- market-cap segment, if disclosed;
- look-through amount;
- percentage of total portfolio and equity sleeve;
- overlapping companies or economic drivers;
- the action, if any, allowed by your written rule.
At each update, archive the old worksheet rather than overwriting it. A history helps distinguish a deliberate change from concentration created solely by price movements or a fund’s portfolio turnover.
When professional advice may help
General diversification rules cannot account for every tax position, liability, family obligation, employment exposure or tolerance for drawdowns. If those factors make the allocation difficult to evaluate, SEBI investor education indicates that investors may seek expert advice. Verify that any adviser is appropriately registered, understand the scope and fees of the service, and ask how the adviser will account for all direct and fund holdings. Advice should improve the decision process, not replace your review of the underlying exposures.

Frequently Asked Questions
Is there a SEBI-mandated maximum percentage for one sector?
No universal sector cap is established in the cited investor-education material. Any ceiling or rebalance trigger is a personal rule that should reflect your goals, time horizon and risk tolerance.
Can a diversified mutual fund still make my portfolio sector-heavy?
Yes. Add the fund’s current underlying sector weights to your direct holdings and to other funds. The combined look-through total, rather than the fund label, determines your exposure.
Should every investor avoid sector funds?
Not automatically. Sector funds are concentrated and cyclical by design. Treat them as deliberate exposure, inspect their current holdings and include them in your aggregate sector and guardrail calculations.
