Start with the loans in the collateral pool, trace the payment waterfall through every tranche, identify who absorbs losses, and then stress-test prepayments, interest rates, defaults and resale liquidity. You can lose principal through borrower losses, a subordinated position, forced sale at a depressed price, or the return of premium principal when reinvestment yields are lower.
This framework is based mainly on U.S. residential MBS, commercial mortgage securities and private-label structures. The same questions apply to securitised auto, student-loan, credit-card and other debt, but the collateral, legal documents, servicing practices and consumer-protection rules differ by asset class and jurisdiction.

What securitised debt actually represents
A securitisation turns a pool of loans or receivables into tradable securities. Investors are buying rights to specified cash flows from that pool rather than lending directly to one borrower. In an MBS, the collateral is usually residential or commercial mortgages. In other asset-backed securities, it may be auto loans, credit-card balances, student loans or leases.

A pass-through certificate generally distributes principal and interest from the underlying mortgages to investors in proportion to their holdings. The payment amount and timing change as borrowers repay, refinance, sell their homes, miss payments or enter foreclosure. The security therefore has no single fixed maturity in the way a conventional corporate bond does.

CMOs and REMICs
A collateralised mortgage obligation (CMO) or real estate mortgage investment conduit (REMIC) reallocates the same underlying cash flows among classes called tranches. Each tranche has its own seniority, coupon, expected maturity and rules for receiving principal. Senior classes are paid before subordinated classes; some tranches receive principal early while others absorb a longer or more uncertain stream.
Two securities backed by the same mortgage pool can therefore have very different outcomes. A senior tranche may have substantial protection from credit losses but still experience severe extension or prepayment risk. A junior tranche may offer a higher coupon while being the first place losses are allocated. The prospectus and payment waterfall, not the common collateral label, determine the risk you actually own.
Start with the guarantee: agency, private-label and other structures
“Agency” does not mean “risk-free.” The guarantee, its legal source and the risks it does not cover must be identified precisely.
| Structure | What supports payments | Risks that remain |
|---|---|---|
| Ginnie Mae MBS | Ginnie Mae securities carry the full faith and credit guarantee of the U.S. government. | Interest-rate, prepayment, extension, reinvestment, market-value and liquidity risk remain. A guarantee does not prevent a price decline if you sell before maturity. |
| Fannie Mae or Freddie Mac MBS | The relevant government-sponsored enterprise guarantees payments under its program; this is not the same as a full-faith-and-credit U.S. government guarantee. | Prepayment, duration, reinvestment, liquidity and market-value risk remain, and the legal terms of the guarantee must be read. |
| Private-label MBS | Payments depend on the mortgage pool, servicer, deal structure and credit enhancements described in the offering documents; there is no comparable U.S. agency guarantee. | Borrower defaults, collateral losses, servicing failures, tranche subordination, wider spreads, difficult valuation and limited resale liquidity can all affect principal and interest. |
| Other securitised debt | Support comes from the specified receivables, reserves, excess spread, insurance, guarantees and waterfall for that transaction. | Risks depend on the asset type, obligor behaviour, legal isolation of the pool, servicing and the priority of your tranche. |
Read the guarantee language itself. A high coupon or an “agency” label does not eliminate the possibility of a loss when a position is marked to market, sold in a stressed market or exposed to cash-flow timing that differs from your plan.
A six-step risk-assessment workflow
1. Identify the collateral and its weak points
Record what produces the cash flow before looking at the quoted yield. For residential mortgages, examine:
- Borrower credit quality, delinquencies, defaults and documentation standards.
- Loan-to-value ratios, debt-to-income characteristics and the distribution of property values.
- Geographic concentration and exposure to a local housing downturn.
- Fixed-rate versus adjustable-rate loans, loan sizes and seasoning.
- Residential versus commercial property and the type of property securing each loan.
- Whether the pool is agency or private-label and whether underwriting is less favourable than current market standards.
For other securitisations, replace mortgage-specific questions with the relevant collateral tests: borrower concentration, payment history, recovery values, geographic exposure, lease terms or any revolving-period rules. Ask how quickly the assets can be liquidated and whether recoveries depend on a strong market.
Pool averages can hide concentrations. A deal with an acceptable average loan-to-value ratio may still contain a sizeable high-risk segment, and a diversified national pool can behave differently from one concentrated in a single housing market.

2. Draw the payment waterfall
Map the transaction from borrower payment to your account. For a pass-through, show how principal and interest are shared proportionally. For a CMO or REMIC, write down for every tranche:
- Seniority and the order in which principal and interest are paid.
- Coupon type and whether the coupon can change.
- Expected maturity and weighted-average life (WAL).
- Rules that allocate scheduled and unscheduled principal.
- Which class absorbs delinquencies, defaults, servicing advances and other shortfalls first.
- Any triggers that redirect cash from one tranche to another.
Investor.gov notes that tranche priority creates different principal balances, coupon rates, prepayment risks and maturity dates. Do not infer those features from a ticker symbol or a rating. A senior label generally means priority in the waterfall, not immunity from every loss or from adverse timing.
3. Test credit protection and loss allocation
Credit protection can include subordination, excess spread, reserve accounts, overcollateralisation, insurance and guarantees. Determine how much protection exists, who controls it and when it can be exhausted.
- Subordination: junior classes take losses before senior classes, but the cushion is finite.
- Excess spread: the difference between asset income and bond obligations can absorb losses before principal is written down; it can disappear when delinquencies rise or funding costs change.
- Reserves and overcollateralisation: check the required balance, replenishment rules and triggers that release or trap protection.
- Servicer quality: a servicer collects payments, manages delinquencies and conducts modifications or foreclosures. Weak execution can delay or reduce recoveries.
- Originator incentives: review underwriting standards, representations and warranties, repurchase provisions and the history of the originator.
- Collateral values: falling property or recovery values increase loss severity even when default rates are unchanged.
Compare expected losses with the tranche’s position in the waterfall. A higher spread is compensation for risk only if it exceeds plausible losses, timing costs and the value of liquidity you give up.

Mortgage cash flows are path-dependent. Model at least the following cases rather than relying on one “base” yield:
| Scenario | Cash-flow effect | Investor consequence |
|---|---|---|
| Interest rates fall and refinancing rises | Principal returns faster as homeowners refinance. | A premium bond can lose unamortised premium; future cash must be reinvested at lower yields. A security’s WAL shortens, and the expected income stream changes. |
| Interest rates rise | Refinancing slows and scheduled principal arrives more slowly. | WAL and duration extend, the price can fall more sharply, and capital may remain locked in a below-market coupon. |
| Home sales and turnover slow | Voluntary prepayments decline even without a large rate move. | Principal returns later than projected, increasing extension exposure. |
| Delinquencies and defaults increase | Payments are interrupted; foreclosure and modification timelines lengthen. | Subordinate tranches can suffer principal losses first; senior cash flows can also be delayed or impaired if protection is exhausted. |
| Market spreads widen | Required yield rises even if collateral performance is unchanged. | The quoted market value falls, and a sale may produce a loss or be difficult to execute. |
The SEC describes refinancing as a primary driver of mortgage prepayments. Its staff report called prepayment risk “the most significant feature and risk that all MBS share.” That risk affects both income and valuation, not merely the date on which principal arrives.
5. Examine premium, discount and reinvestment risk
If you pay more than par for a security, early principal repayment returns less than you paid for that portion of the bond. The resulting premium loss is magnified when rates fall and refinancing accelerates. The cash may then have to be reinvested at a lower yield.

A discount security can benefit from faster principal return because principal is received sooner than expected, but the timing is still uncertain. A slower-than-expected repayment can leave the discount outstanding for longer and increase extension exposure. Evaluate the purchase price alongside several cash-flow paths; never treat the coupon as the return you are guaranteed to earn.
6. Assess liquidity and valuation transparency
Ask how often the exact security trades, whether multiple dealers provide firm quotes, and how the price is produced when there is no recent transaction. Private-label MBS are generally less readily marketable and more price-volatile than agency MBS. Some complex tranches can be difficult to price accurately even in normal markets.
- Obtain bid and offer indications, not only a model price.
- Compare dealer marks with an independent cash-flow model and investigate large differences.
- Check whether the valuation assumes a prepayment speed, default curve or recovery rate that is no longer plausible.
- Estimate the cost of selling a small position during a stressed market.
- Confirm settlement, minimum denominations and any transfer restrictions before purchase.
Liquidity is part of expected return. A higher spread that cannot be realised because the security cannot be sold at a reliable price may not compensate for the risk.
How tranche design changes the risk you carry
Senior tranches
Senior classes receive payments first and are usually protected by subordinate classes and other enhancements. Their principal-loss risk can therefore be lower than that of junior classes backed by the same pool. They can still experience extension, prepayment, spread and liquidity risk, and a severe collateral shock can exhaust the protection beneath them.
Subordinated and residual tranches
Subordinate classes absorb losses first and can have highly uncertain principal timing. Their higher coupons often compensate for greater credit, valuation and liquidity risk rather than creating a free yield advantage. Residual or interest-only interests may be especially sensitive to the speed and amount of prepayments because their value depends on future interest collections.

Sequential and other principal-allocation rules
Under a sequential structure, one class receives principal until it is retired before another begins receiving principal. That can protect a later class from early repayment but also extend its life when prepayments slow. Other rules may share principal among classes or redirect it when performance triggers are breached. Read the priority-of-payments section and calculate how the expected WAL changes under each scenario.
Use the right comparison measures
Compare securities on a common set of dimensions instead of ranking them by coupon:

| Measure | Question to answer |
|---|---|
| Collateral quality | Who owes the money, what secures it, and how concentrated are the exposures? |
| Guarantee | Is there a government, agency, insurer or transaction-level guarantee, and exactly what does it cover? |
| Tranche seniority | How much principal and interest is paid ahead of this class, and which class takes losses first? |
| Credit enhancement | How much subordination, excess spread, reserves or overcollateralisation is available, and what triggers can reduce it? |
| Weighted-average life | How long is principal expected to remain outstanding under base, fast-prepay and slow-prepay cases? |
| Prepayment sensitivity | How does a change in refinancing or turnover alter principal timing and the bond’s value? |
| Extension sensitivity | How far can the expected life lengthen if rates rise or borrowers stop moving? |
| Coupon and cash-flow type | Is the coupon fixed, floating, interest-only, principal-only or otherwise dependent on a particular cash-flow pattern? |
| Liquidity | Can you obtain a reliable bid in normal and stressed markets? |
| Valuation transparency | Are assumptions, recent trades and model inputs available for independent checking? |
| Servicing and administration | Who collects payments, handles defaults and advances funds, and how strong is that process? |
| Loss-adjusted yield | What return remains after plausible credit losses, timing changes, transaction costs and reinvestment effects? |
Duration measures price sensitivity to interest-rate changes, while WAL describes expected principal timing. Neither is a guarantee: mortgage prepayments can make both measures change as rates and borrower behaviour change.

Yes. Principal can be lost in at least four distinct ways:

- Market-value loss: rates or credit spreads rise and you sell below your purchase price, even though the deal ultimately pays par.
- Premium erosion: you buy above par and accelerated repayments return principal before the premium has been earned.
- Forced or illiquid sale: a thin market or uncertain valuation produces a price below a reasonable model value when you need cash.
Agency guarantees can materially reduce the probability of credit non-payment, but they do not remove market, prepayment, extension or reinvestment risk. Private-label and subordinated securities generally carry greater credit, liquidity and valuation risk than agency or senior alternatives.
Documents and questions to check before investing
Gather the prospectus, offering circular, trustee or payment-report data, servicing information and the latest tranche remittance report. Then verify:
- The exact legal issuer, guarantor and definition of a payment default.
- Collateral counts, balances, seasoning, delinquency bands, geographic concentrations and documentation characteristics.
- All fees, servicing advances, representations and warranties, and provisions for modifying or repurchasing loans.
- The complete waterfall, trigger tests, principal-allocation rules and loss-allocation order.
- Base, fast-prepayment, slow-prepayment and default cash-flow projections.
- Expected WAL, duration, price-yield assumptions and the sensitivity of those figures to each scenario.
- Recent transaction prices, dealer bid depth, minimum trade size and settlement conventions.
- Tax treatment and whether the security is eligible for the account or investor type you plan to use.
If a seller cannot explain how your tranche is paid, what assumptions drive its yield or who takes the first loss, the security is not yet understood well enough to buy.
Common analytical mistakes
Treating coupon as return
Coupon is calculated on a stated principal amount. Your return depends on purchase price, principal timing, prepayments, defaults, fees and reinvestment. A high coupon can be a payment for taking first-loss or illiquidity risk.
Using one prepayment speed
A single assumed speed hides the central uncertainty in mortgage cash flows. Use a range that includes rapid refinancing, slow turnover and a stressed extension case.
Best Value
Confusing a rating with a guarantee
A credit rating is an opinion about risk under stated assumptions. It is not a promise to pay and does not address your sale price, duration or ability to reinvest.
Ignoring the servicer
Collection, modification and foreclosure practices affect timing and recovery. A strong-looking collateral pool can perform poorly when administration is weak.
Assuming senior means short
Seniority concerns payment priority. A senior tranche can still have a long or uncertain WAL when prepayments slow, especially when junior classes receive principal first under the deal rules.

U.S. scope, investor access and suitability
The distinctions among Ginnie Mae, Fannie Mae, Freddie Mac and private-label MBS described here are U.S.-focused. Guarantee law, disclosure standards, taxation, account eligibility and investor protections differ in other countries. Even within the United States, treatment can vary by account type and security structure.
This is a risk-assessment framework, not individualized investment advice. Match the security’s worst-case liquidity, duration and loss profile to your need for capital, income and access to cash. If you cannot model the waterfall or verify the valuation assumptions, a simpler instrument may be more appropriate than a complex securitised tranche.
A practical decision rule
Proceed only when you can state, in plain language, what collateral generates the cash, who is paid before you, who absorbs the first loss, how falling and rising rates change principal timing, and where you could obtain a credible bid. Compare the loss-adjusted, scenario-based return with the risks of an agency or senior alternative. If the extra yield does not clearly compensate for weaker collateral, lower priority, uncertain valuation and limited liquidity, it is not adequate compensation for the risk.
