How to Assess the Risks of Investing in Large Infrastructure Projects

Assess a large infrastructure investment across its entire lifecycle—not just its projected yield. Verify the need and demand case, independently test cost and schedule assumptions, examine construction and operating capability, trace every revenue and funding source, read the contracts that allocate risk, and model severe but plausible downside cases. A risk transferred on paper is not eliminated unless the assigned party can control it or absorb the loss.

What makes infrastructure investment risk different?

Infrastructure assets are long-lived, capital-intensive and commonly illiquid. An investor may be exposed during development, construction, operations, refinancing and termination, with different events and counterparties at each stage. Forecast errors therefore have more time to compound, while selling an exposure quickly may be difficult or impossible.

The OECD describes infrastructure risks across political and regulatory conditions, macroeconomic and business conditions, and technical delivery. Its Implementation Handbook for Quality Infrastructure Investment (2021) states: “As a consequence, investing in infrastructure involves, at its core, rigorous risk analysis, risk allocation, and risk mitigation.”

Start by separating three questions:

  • Can the asset be delivered? Is the design buildable, permitted, financeable and operable?
  • Can it generate or receive enough cash? Will users pay, will an offtaker perform, or will a public buyer make contracted availability payments?
  • Who bears losses when assumptions fail? The answer must be supported by enforceable contracts and a party with the money, insurance or balance sheet to perform.

A headline internal rate of return cannot answer those questions by itself.

Step 1: Define exactly what you are buying

Risk depends on the instrument and on your position in its capital structure. Record the legal entity, security, jurisdiction, currency, term, ranking and recourse before reviewing forecasts.

Exposure Primary cash-flow source Questions to resolve
Project equity Residual project distributions and sale value How much loss can occur before distributions stop? Are there shareholder funding obligations, dilution provisions or preferred claims ahead of you?
Project debt Contracted project cash flow, reserves and collateral What is the debt-service profile, security package, covenant headroom and recovery value after default?
Concession interest User charges, subsidies or payments under a public contract What rights survive political change, termination or concession expiry?
Listed infrastructure company Several assets and corporate cash flows How concentrated are assets, countries, customers and maturities? What corporate debt and refinancing risk sits above individual projects?
Infrastructure fund Portfolio distributions and realizations How are assets valued, what are the fees, and can investors redeem or transfer interests?
Contractor or equipment exposure Payments under construction, supply or service contracts Are margins protected from delay, inflation, defects, warranty claims and counterparty non-payment?

Determine whether your investment is recourse to a sponsor or limited to a special-purpose project company and its assets. In project finance, lenders commonly rely on project cash flow and project assets; the structure can reduce sponsor recourse but requires extensive, interlocking contracts and substantial development effort.

Map the parties and phase

Identify the project company, sponsors, public grantor, lenders, construction contractor, operator, key suppliers, insurers and offtakers or users. Mark whether the asset is in development, construction, operation or approaching refinancing or termination. Obtain the concession, engineering-procurement-construction agreement, operating agreement, supply and offtake contracts, financing documents, insurance policies and government support instruments. Check that obligations in one contract are achievable under the others.

Step 2: Prove the need, demand and revenue case

Ask what problem the project solves and who will pay for the service. A demand forecast should be supported by observed use, binding offtake or availability arrangements, credible demographic and economic assumptions, and a realistic analysis of competing or substitute assets.

Stress the demand model

  • Reduce initial ramp-up and long-run volume assumptions.
  • Test lower prices, tariff caps, delayed tariff increases and weaker collection.
  • Model competition, modal shift, technological substitution and changes in customer behavior.
  • Assess utilization, seasonality and the point at which fixed operating costs overwhelm revenue.
  • Examine the credit quality and payment history of each material customer or public buyer.

Classify revenue as user charges, availability payments, a government guarantee, a power purchase agreement, a capacity payment or a blended model. For each stream, identify conditions for payment, deductions for poor performance, indexation, termination compensation and dispute-resolution rights. If a public entity pays, test its budget process, arrears history and legal authority to commit future appropriations.

OECD principles state that a project should assess how costs can be recovered from end-users and identify other funding sources when recovery is insufficient. Expected funding shortfalls must be recognized rather than hidden in an optimistic tariff or subsidy assumption. Treat guarantees, minimum-revenue arrangements and subsidies as exposures to the public counterparty and its fiscal capacity—not as risk-free revenue.

Step 3: Independently test cost, schedule and construction delivery

Request an estimate that shows scope, design maturity, quantities, escalation, contingency and the basis for every major assumption. Examine land acquisition, permits, utilities, geotechnical evidence, interfaces with existing networks, labor availability, supply-chain dependency and imported equipment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Questions for the cost estimate

  • What work is excluded, provisional or still subject to change?
  • Are contingency and escalation allowances tied to identifiable risks and current prices?
  • Who pays for land, relocation, utility diversions and third-party interfaces?
  • What happens if design changes, permits are late or a supplier fails?
  • Does the remaining contingency cover the realistic range of outcomes, not merely a target budget?

Compare the estimate and schedule with an independent engineer’s review and genuinely comparable completed projects. Examine the contractor’s balance sheet, bonding, parent support, insurance, experience with the technology and incentives to meet performance tests. Identify liquidated damages, delay damages, defect remedies, completion tests and termination rights.

A fixed-price or date-certain contract does not make economic risk disappear. Read exclusions, relief events, force-majeure language, change-in-law clauses, indexation, compensation events, interface provisions and termination formulas. A contractor may be entitled to additional time or money, or may become insolvent before paying damages. Contractual allocation and practical capacity to bear the loss are separate diligence questions.

Step 4: Evaluate operating performance and full lifecycle cost

After completion, returns depend on reliable service, controlled costs and the ability to renew the asset. Review staffing, training, maintenance systems, spare parts, energy and other input costs, technology obsolescence, cyber and physical resilience, insurance and decommissioning obligations.

Match promises to enforceable performance

Compare the operator’s forecast availability, throughput, quality and response times with measurable standards in the operating agreement. Check how deductions are calculated, whether chronic underperformance permits replacement, and whether the operator has enough working capital to correct failures. Verify that maintenance and renewal reserves are funded before distributions.

Use lifecycle costing rather than focusing on initial capital expenditure. Include routine maintenance, major renewals, adaptation to climate or regulatory changes, insurance deductibles, waste handling, decommissioning and site restoration. OECD principles call for full-cycle appraisal and transparent consideration of fiscal affordability and contingent liabilities.

Step 5: Build a risk register that names the real bearer

Create a register for every material exposure. At minimum, record the event, lifecycle phase, likelihood, consequence for cost, revenue or schedule, leading indicator, mitigation, contractual owner, residual bearer, insurance or guarantee and evidence still required.

Risk family Typical trigger Evidence to request
Political and regulatory Tariff intervention, permit withdrawal, tax or law change Applicable law, concession protections, change-in-law compensation and government authority
Demand and revenue Lower volume, price restriction or customer default Independent demand study, contracts, tariff formula, collection data and counterparty accounts
Construction Delay, cost escalation, defects or interface failure Independent engineer report, schedule logic, contingency, bonds, insurance and claims history
Operations Low availability, input-price shock or technology failure Operating plan, maintenance records, warranties, staffing and performance deductions
Financial Rate, currency or refinancing shock Debt schedule, hedges, covenants, reserve accounts and refinancing assumptions
Environmental and social Resettlement dispute, pollution, biodiversity or labor incident Impact assessments, permits, consultation record, grievance process and remediation funding
Termination and force majeure Concession cancellation, disaster or prolonged outage Termination payments, insurance limits, step-in rights and recovery scenarios

The World Bank’s practical rule is to assign each risk to the party best able to control its likelihood or impact, or to absorb it at the lowest cost. Greater private risk transfer in a PPP can increase the private party’s required return. Confirm the actual clauses in every related document; a summary matrix is not a substitute for the contracts. Record risks that remain with the project company and those supported by government undertakings, then test whether each responsible party has the financial capacity to perform.

Step 6: Reconstruct funding, leverage and liquidity

Rebuild the financial model from sources and uses. Trace equity commitments, debt draw conditions, construction interest, fees, reserves, cash waterfalls, distribution tests, hedges and repayment dates. Identify completion tests, debt-service coverage requirements, cash sweeps, default triggers, lender step-in rights and remedies.

Downside funding questions

  • How much additional equity is needed if completion is delayed or the budget rises?
  • Can reserves cover debt service during a prolonged outage or payment interruption?
  • What happens when a covenant is breached before cash is legally distributable?
  • Is refinancing assumed, and is there a credible lender market for the remaining term?
  • What currency mismatch remains after hedging, and who bears hedge termination costs?

Model combined shocks rather than isolated changes: a late completion with higher interest, weaker demand during ramp-up, an operating outage while a major debt maturity approaches, or a currency fall alongside imported-cost inflation. Distinguish sponsor support from nonrecourse or limited-recourse finance; a letter of support is not equivalent to a funded guarantee.

If you invest through a fund or listed security, add manager capability, valuation methodology, concentration, fees, redemption or exit terms and look-through exposure to each asset. These risks cannot be resolved without the instrument’s governing documents.

Step 7: Examine public finance, procurement and governance

Review the project’s approval and selection record, independent appraisal, procurement competition, conflicts-of-interest controls, change-order history, audit trail and contract-management capacity. A project can be technically sound yet become an investment problem if approvals are weak or public obligations are unaffordable.

List direct public payments and indirect support, including guarantees, minimum-revenue commitments, termination compensation, exchange-rate support and tax concessions. Assess the government’s debt, budget flexibility, foreign-currency access and record of honoring similar obligations. OECD principles call for affordability, fiscal sustainability, independent scrutiny of high-threshold projects, and transparent monitoring of risk allocation throughout the lifecycle.

Step 8: Complete environmental, social and stakeholder diligence

Review impact assessments, permits, land acquisition and resettlement plans, labor and human-rights controls, biodiversity exposure, climate hazards, community consultation, grievance channels, incident history and remediation obligations. Establish who monitors impacts, how findings reach investors and whether the borrower or investee has the incentives and resources to correct problems.

OECD guidance published in 2022 for financial institutions addresses identification, response and communication of environmental and social risks in project and asset finance, including stakeholder engagement and remediation. Treat unresolved community opposition, permit conditions and remediation liabilities as potential schedule, cost, revenue and reputational exposures—not merely compliance paperwork.

Step 9: Run scenarios and define investment breakpoints

Prepare at least three cases:

  1. Base case: assumptions supported by contracts, independent studies and approved designs.
  2. Downside case: credible underperformance in cost, schedule, demand, tariffs, operating expense, rates, currency or counterparty payment.
  3. Severe-but-plausible case: correlated shocks such as a major delay, cost escalation, outage and loss of public support.

Show each case’s effect on completion funding, debt service, covenant headroom, reserve draw, distributions, equity value and loss severity. Include the timing of the shock; a problem during construction can require fresh capital before any revenue exists, while the same problem in a mature asset may be absorbed by reserves or insurance.

Write down the assumptions that would make the investment unacceptable: for example, a minimum debt-service buffer, a maximum unfunded completion need, an unhedged currency loss, or a counterparty whose support is not legally enforceable. The consulted guidance provides no universal numerical threshold. Set thresholds from the instrument, your mandate, liquidity needs and tolerance for permanent loss, then identify what evidence would change the decision.

How to compare two infrastructure investments

Normalize alternatives before ranking them on yield. Use the same currency, horizon, inflation convention and downside methodology, then compare the following axes:

Comparison axis What to examine
Lifecycle exposure Development, remaining construction, operating maturity, refinancing and termination dates
Demand certainty Contracted offtake or availability payments versus uncontracted user demand, tariff flexibility and collection risk
Cost and schedule Design maturity, independent estimate, contingency, interfaces and delay remedies
Operating risk Availability standards, maintenance backlog, input costs, technology and operator capability
Contractual allocation Who controls each risk, who funds it after transfer, and whether documents are consistent
Leverage and liquidity Debt-service profile, reserves, covenants, hedges, refinancing and recourse
Public support Legal enforceability, fiscal capacity, guarantees, termination payments and contingent liabilities
External exposure Political, regulatory, currency, interest-rate, climate, environmental and social conditions
Downside and exit Loss severity, valuation under stress, transfer restrictions and realistic exit timing

Infrastructure is commonly long-term and illiquid, so an apparently higher return may simply compensate for greater construction, political, currency or exit risk. Compare risk-adjusted downside, not headline yield alone.

Common diligence mistakes

  • Relying on the sponsor’s model: Rebuild key assumptions and commission independent engineering, traffic, energy or market reviews where material.
  • Treating a guarantee as cash: Verify legal enforceability, appropriation, payment mechanics and the guarantor’s capacity.
  • Stopping at contract language: Check exclusions, interfaces, claims history, insurance limits and the counterparty’s solvency.
  • Ignoring lifecycle spending: Include renewals, adaptation, decommissioning and remediation before calculating distributable cash.
  • Testing one variable at a time: Combine correlated shocks and show when liquidity, not accounting profit, becomes the binding constraint.
  • Confusing an asset with an instrument: A fund or listed company adds valuation, concentration, manager, fee and redemption risks that a direct stake may not have.
  • Assuming transfer means elimination: If the assigned party cannot perform, the project company, lenders or investors may still bear the loss.

A practical diligence file

Before committing capital, organize a decision file containing:

  1. A one-page description of the instrument, phase, ownership, recourse and cash-flow rights.
  2. The demand and revenue case, with source data, contract conditions and downside sensitivities.
  3. Independent technical, cost, schedule and environmental-social reviews.
  4. A contract map showing each material risk, owner, mitigation, insurance and residual bearer.
  5. A sources-and-uses reconciliation, debt model, reserve schedule, covenant summary and hedge analysis.
  6. Public-sector affordability, approval, procurement and contingent-liability evidence.
  7. Base, downside and severe-but-plausible cases with explicit breakpoints and required remedial capital.
  8. A list of unresolved questions, the evidence needed to answer them and the person responsible for obtaining it.

For a live transaction, update this file for current concession and financing documents, permits, local law, tax treatment, public budgets, currency and interest rates, insurer terms, and sponsor and contractor credit. The framework is general diligence, not a jurisdiction-specific legal, tax or financial opinion or a suitability determination.
