How to Assess the Risks and Fees of Borrowing to Invest in Stocks

Borrowing to buy stocks can magnify a gain, but it also creates a fixed debt that does not shrink when the market falls. Before signing a margin agreement or separate investment loan, determine the lender’s interest calculation, every recurring and one-time fee, repayment and demand terms, collateral rights, and your ability to pay from income or cash reserves rather than from hoped-for investment gains. A falling portfolio can trigger a margin call, forced sales, or loss of other pledged property while interest continues to accrue.

This guide explains a practical way to make that assessment. It is general investor education, not personal financial, legal, tax, or credit advice. The regulatory examples are from Canadian and U.S. authorities; your protections and obligations depend on your country, province or state, lender, account agreement, and the rules in force when you borrow.

What borrowing to invest actually changes

With your own cash, the most you can lose on a stock position is generally the amount invested (ignoring taxes, trading costs, and unusual obligations). With borrowed money, you owe the principal and interest under the loan contract even if the shares lose most or all of their value. Leverage therefore changes both sides of the result:

  • A price increase affects a larger position than your cash alone could buy, so the percentage gain on your own equity can be larger.
  • A price decline also affects that larger position, reducing your equity faster.
  • Interest and other charges are due regardless of whether the investment produces income or appreciates.
  • The lender may require payment or additional collateral before you are ready to sell.

CIRO’s investor education guidance cautions that “Although it’s tempting to believe an investment will pay back the loan and even cover interest payments, in reality, there is no sure thing.” Treat that statement as the central test: can you keep making payments and meet collateral demands if the investment does not recover?

Identify which kind of borrowing you are considering

“Borrowing to invest” can describe arrangements with very different legal documents and enforcement rights. Read the actual agreement rather than assuming a bank loan and a brokerage margin account work alike.

Arrangement What is normally pledged Questions that determine your exposure
Broker margin loan Eligible securities and cash in the brokerage account What maintenance level applies? How quickly must you add cash or securities? Can the firm sell holdings without contacting you first? Can the firm change requirements?
Separate loan from a bank or other lender It may be unsecured or secured by property such as a home, deposit, or other assets Is the rate fixed or variable? Can the lender demand early repayment? Which property is at risk after a portfolio loss? What payments are mandatory?
Credit facility used for investments Whatever the credit agreement specifies, potentially including a broad security interest How is the borrowing base calculated? Can the limit be reduced? Are there minimum payments, fees, or cross-default clauses?

CIRO discusses both dealer margin loans and borrowing from a third party. A third-party loan can leave you owing the full balance while the shares fall, and pledged property can be exposed under the separate loan contract. Do not treat the absence of a margin call as proof that a separate loan is safer; it may simply place the enforcement risk on a different asset.

How to build a complete cost picture

Ask the broker or lender for the current written rate schedule, fee schedule, and complete loan or margin agreement. Keep the version and date you reviewed. Costs depend on the firm, loan size, account type, currency, and date, so there is no universal rate that can be applied to every investor.

Interest rate and whether it can change

Record the stated annual rate and its structure. It may be fixed for a period, variable with a reference rate, tiered by balance, or subject to the lender’s contractual change provisions. Note the event that changes it, the notice method, and whether a higher rate applies after a missed payment or other default. A variable rate can raise your required return even if the stock price is unchanged.

How interest is calculated and charged

Find out whether interest is calculated on daily outstanding balances, average balances, or another method; when it is posted; and whether unpaid interest is added to principal. Ask whether deposits, dividends, or sale proceeds reduce the balance immediately or only after settlement. The timing matters because a balance that includes accrued interest can itself generate further charges if the agreement permits capitalization.

Fees beyond interest

List every charge that applies to the borrowing arrangement, including account, transaction, transfer, wire, statement, administration, maintenance, or late-payment fees stated in the documents. A fee that looks small in isolation can materially increase the break-even return when the borrowed amount is large or the holding period is long. Do not assume a “commission-free” trade eliminates financing or account charges.

Asset-based brokerage charges

If the account has an asset-based advisory or administration fee, ask whether it is assessed on the total value of securities, including securities purchased with borrowed funds. Paying a percentage fee on borrowed exposure increases the amount the investment must earn before you reach break-even. Obtain the fee definition in writing; “assets under management” can be defined differently by different firms.

Repayment, maturity, and demand provisions

Write down the required payment amount, due date, maturity date, prepayment rules, and consequences of a missed payment. Some facilities allow the lender to demand repayment or additional collateral without waiting for the scheduled maturity. Ask whether the lender can reduce your credit limit, suspend further borrowing, or require immediate payment after a change in collateral value or your financial circumstances.

Collateral and enforcement costs

Identify each asset securing the debt and the lender’s rights if its value falls. The agreement may allow sale of securities, seizure of pledged property, or collection action for a remaining balance. Check who pays brokerage commissions, legal costs, valuation costs, or other expenses arising from enforcement. These terms can turn a market decline into a larger personal liability.

A calculation that shows the return you must overcome

Use the lender’s own numbers rather than a generic online calculator. Start with the amount borrowed, then apply the stated rate and calculation method for the period you expect to hold the investment. Add disclosed fees and include any interest that will be paid from cash instead of from investment proceeds. A simple planning expression is:

Total financing cost = interest under the agreement + applicable account and transaction fees + other disclosed borrowing charges.

Then calculate the investment return needed just to cover that cost:

Break-even gain before tax = total financing cost ÷ your invested cash.

This is a planning measure, not a forecast. Run several scenarios rather than one expected return. For each scenario, state the assumed holding period, whether the rate changes, whether interest is paid monthly or added to the balance, and whether the stock is sold or still held at the end. Include a decline scenario in which you make payments from income and do not sell at a favorable price.

Scenario What to include Question to answer
Flat price No change in the share price; include all interest and fees How much cash do I lose simply by carrying the loan?
Moderate gain A specified hypothetical gain, less financing costs Does the gain still exceed costs after the rate and fees are applied?
Sharp decline A specified hypothetical fall, continued payments, and possible collateral demand Can I fund payments and a collateral call without selling at a loss?
Rate increase The contract’s permitted higher rate or a sensitivity range Would a higher payment strain my budget?
Longer holding period Additional months of interest and account charges Does time turn a manageable cost into a large drag?

What happens if I borrow money to buy stocks and the stocks go down?

Your shares lose market value, but the principal you borrowed does not automatically fall. Your equity is the current value of the securities minus the loan balance and accrued charges. A decline therefore reduces the cushion protecting the lender while interest continues to accumulate.

The SEC’s $50 example

The U.S. Securities and Exchange Commission uses a simplified illustration: an investor buys a $50 stock with $25 of cash and a $25 broker loan. If the stock rises to $75, the investor has a $25 gain on the original $25 cash, or a 100% gain before interest. If the stock falls to $25, the original cash is wiped out while the $25 loan and interest remain due. This is a mechanical example, not a prediction, and it excludes taxes, fees, dividends, and any broker-specific maintenance requirement.

Why a decline can become a cash emergency

A falling price can reduce the account’s equity below the maintenance requirement in your agreement. The broker may then demand cash or eligible securities within a short period. If you cannot meet the demand, holdings may be sold to reduce the loan. Selling during a decline locks in the loss and removes the possibility of benefiting from a later recovery. You may still owe a balance if the sale proceeds do not cover the debt and charges.

Can my broker sell my stocks if I cannot meet a margin call?

Potentially, yes. The SEC warns that a brokerage firm may be permitted to sell securities without consulting the customer first, depending on the margin agreement and applicable rules. The agreement should state the firm’s liquidation authority, notice practices, order of assets sold, and whether it may choose which securities to sell. Do not assume you will receive a telephone call or have several days to respond.

What to check before opening the account

  • The initial and maintenance collateral requirements for the securities you intend to hold.
  • Whether the broker can raise maintenance requirements or restrict withdrawals without advance notice.
  • How a call is delivered, when the deadline starts, and which forms of cash or securities are accepted.
  • Whether the firm may liquidate without waiting for your instructions.
  • How interest, commissions, and liquidation expenses are added to the balance.
  • Whether concentrated, volatile, foreign, or thinly traded positions receive different treatment.

Requirements vary by broker, account, security, and jurisdiction. A published minimum is not a promise that your account will be allowed to remain open at that level; a firm can impose stricter house requirements under its agreement.

How a separate investment loan differs from margin

A separate loan may avoid an automatic securities sale, but it does not remove leverage risk. If the loan is secured by a home or another asset, that property may be exposed even when the stock portfolio is worth little. If the loan is unsecured, the lender can still pursue the remedies in the credit agreement after a default. The shares can fall while the payment schedule remains unchanged.

Compare the loan’s term, required payments, rate-reset rules, demand rights, and collateral description with the margin alternative. Ask what happens if you sell the shares, stop receiving dividends, lose employment income, or want to refinance. Confirm whether the lender can use a cross-default clause to treat a missed payment on another facility as a default here.

Comparing borrowing options side by side

Comparison axis Broker margin Separate loan or credit facility
Total borrowing cost Margin rate plus account, trading, and possible liquidation charges; current rate is not stated universally Contract rate plus origination, administration, renewal, and other stated fees; terms vary by lender
Repayment Often payable on demand under the account agreement; interest continues while the balance remains Scheduled installments or demand terms; the full balance can remain after investment losses
Collateral Specified securities and cash, subject to maintenance rules May include a home, deposits, investments, or other property listed in the security agreement
Control during a decline Additional collateral may be required and the broker may liquidate under the agreement No automatic margin sale may occur, but the lender can enforce against pledged assets or demand payment
Account-based charges Check whether asset-based fees include securities bought on margin Check whether the loan has unused-line, renewal, or administration charges
Personal resilience required Cash or eligible securities must be available quickly for a call Stable income and reserves must cover scheduled or demanded payments without relying on a sale

A step-by-step due-diligence process

  1. Define the borrowing purpose. Write the amount you want to invest, the amount of your own cash, the securities or strategy contemplated, and the planned holding period. If you cannot describe the plan without assuming a gain, pause.
  2. Collect the controlling documents. Obtain the current margin agreement or loan contract, rate sheet, fee schedule, collateral terms, and any disclosures incorporated by reference. Check effective dates and versions.
  3. Extract every cost. Record the rate, reset formula, balance used for interest, posting frequency, compounding or capitalization rule, account fees, transaction charges, and enforcement expenses.
  4. Map the repayment obligation. Note minimum payments, maturity, demand rights, prepayment restrictions, and events that let the lender reduce the line or declare default.
  5. Map collateral exposure. List each pledged security or property, valuation rules, maintenance levels, acceptable collateral, and the lender’s sale or seizure authority.
  6. Run written scenarios. Calculate flat, gain, decline, rate-increase, and longer-holding-period cases with the agreement’s actual method. Include taxes and trading costs if they apply to your situation, but do not count uncertain dividends or appreciation as guaranteed cash.
  7. Stress-test your household budget. Assume no investment income, a temporary income interruption, and an immediate collateral demand. Identify the cash source that would meet payments without selling the investment at a loss.
  8. Confirm operational details. Ask how calls are delivered outside market hours, how quickly deposits are credited, which securities qualify, and whom to contact during a fast market.
  9. Get independent advice when needed. CIRO advises that borrowing to invest is not suitable for everyone and recommends a well-thought-out plan and professional advice. A qualified adviser, lawyer, or tax professional can review consequences specific to your jurisdiction and circumstances.
  10. Recheck before drawing funds. Rates, fees, collateral rules, and your personal finances can change. Recalculate immediately before borrowing and whenever the lender issues a new schedule or agreement.

Jurisdiction and rule differences

Canadian and U.S. materials describe similar leverage hazards, but their regulatory frameworks and contractual protections are not interchangeable. CIRO’s investor guidance is dated October 25, 2022. The SEC investor bulletin on margin interest is dated April 7, 2022. Neither date establishes a current rate for your account, and neither source overrides the agreement you sign.

Canada

For a Canadian investor dealing with a CIRO-regulated investment dealer, read the dealer’s margin agreement and current collateral schedule alongside CIRO investor education. Provincial or territorial securities rules, account type, and the dealer’s house requirements can affect calls and liquidation. A loan from a non-dealer lender may be governed by a different provincial or federal framework and by its own security documents.

United States

For a U.S. brokerage margin account, the SEC’s investor education materials explain that margin interest reduces returns and that a firm may have authority to sell securities under the agreement. Federal rules, self-regulatory organization requirements, state law, and the broker’s house rules can all matter. A bank or other lender’s separate credit product is governed by its contract and applicable lending law, not simply by brokerage margin rules.

If you live elsewhere, use the same analytical checklist but replace these examples with your local regulator’s rules and the lender’s enforceable documents. Do not infer that a Canadian margin call process or a U.S. liquidation provision applies in another country.

Is borrowing to invest right for me?

There is no universal yes-or-no answer. The arrangement is more fragile when repayment depends on selling the investment, your income is variable, your emergency reserve is small, the loan is secured by essential property, or you would be forced to hold a concentrated or highly volatile position to avoid realizing a loss.

  • Ability to pay: You can meet every required payment and a plausible collateral demand from reliable non-investment cash flow.
  • Loss capacity: You understand that the portfolio can fall substantially while the debt remains and that a sale can occur at an unfavorable time.
  • Rate capacity: Your budget survives the highest rate permitted by the agreement, not just today’s quoted rate.
  • Collateral capacity: You know exactly which assets are exposed and can accept losing them under the stated enforcement terms.
  • Plan discipline: You have a written exit and repayment plan that does not rely on a particular stock reaching a target price.
  • Understanding: You can explain the agreement’s calculation, call, and liquidation provisions in your own words.

If any answer is no or uncertain, reducing the loan, delaying the decision, or investing only available cash may be the more resilient choice. The key question is not whether a stock could earn more with leverage; it is whether you can withstand the debt when the outcome is unfavorable.

Questions to ask the lender or broker

  • What is the current rate, and exactly what causes it to change?
  • What balance and time interval are used to calculate interest?
  • When is interest posted, and can unpaid interest be added to principal?
  • Which account, transaction, maintenance, or administration fees apply?
  • Does any asset-based fee include securities purchased with borrowed funds?
  • What payments are required, and can the balance be demanded early?
  • Which securities or other assets are collateral, and how are they valued?
  • What maintenance level applies, and can it change without advance notice?
  • How much time do I have to meet a collateral demand, and how is notice delivered?
  • Can you sell or seize assets without asking me first, and who pays the resulting costs?
  • Could I still owe money after collateral is sold?
  • What happens if I transfer the account, sell the shares, lose income, or miss a payment?

Keep written answers with the agreement. If a representative cannot explain a term clearly, do not borrow until you understand it or obtain independent advice.

The Bottom Line

Borrowing to invest is a leveraged debt decision, not a guaranteed way to increase returns. Proceed only after you have documented the real rate and fees, modeled losses and rate changes, understood collateral and liquidation rights, and confirmed that you can repay without relying on market gains.
