How to Assess Liquidity Risk in Private Credit Investments

Assess private-credit liquidity by comparing the fund’s legal redemption promise with the time, price and certainty of turning its loans into cash. Then stress-test cash and other immediately available resources against investor withdrawals, borrower draws on revolving facilities, unfunded commitments, slower repayments and weaker asset prices. A quarterly redemption window, a gate and a reported NAV can limit withdrawals, but none proves that you can exit on schedule or at the stated NAV.

This distinction matters because private-credit loans are usually individually negotiated and often do not trade on an established secondary market. The U.S. Securities and Exchange Commission (SEC) staff wrote on September 28, 2026: “Private credit assets are typically illiquid, individually negotiated loans that do not trade on established secondary markets and therefore generally lack readily available quoted prices.”

What liquidity risk means in a private-credit investment

Liquidity risk is the possibility that a fund cannot meet cash demands when they fall due without selling assets at a large discount, borrowing on unfavorable terms or suspending distributions and redemptions. In private credit, assess two separate layers:

  • Asset liquidity: how quickly a loan can be sold or repaid, and at what price, in normal and stressed markets.
  • Investor liquidity: when and how an investor may request and receive cash under the fund’s governing documents.

A fund can offer periodic redemptions while holding loans that would take months to sell or could only be sold below carrying value. Conversely, a closed-end vehicle may hold illiquid loans but avoid routine withdrawal pressure because investors are committed for a defined term. Never treat a redemption feature as proof that the underlying portfolio is as liquid as daily-traded securities.

The Financial Stability Board (FSB) estimated total private-credit assets at $1.5–2.0 trillion at the end of 2024 in its May 2026 overview. That estimate covers the broad market. Separately, SEC staff reported that private-credit investments in registered-fund portfolios grew nearly 60%, from $170 billion in December 2020 to $270 billion in December 2025. Those figures have different scopes and should not be combined as if they measured the same market.

Start with the fund’s legal exit rights

Read the current offering document, governing agreement, prospectus or offering circular, and latest shareholder or investor report. For the specific vehicle, these documents and the fund’s jurisdiction control; a manager’s website summary or a generic description does not establish your rights.

Record every withdrawal constraint

  • Vehicle type: closed-end, evergreen, interval, tender-offer or another semiliquid structure.
  • Dealing frequency and the dates on which requests are accepted.
  • Notice period, settlement period and any lock-up.
  • Redemption cap, gate, queue or pro-rata allocation rule.
  • Authority to suspend, defer or limit redemptions.
  • Early-withdrawal fee or discount.
  • Whether redemption is mandatory when conditions are met or remains discretionary.
  • How unpaid or deferred requests are carried into the next dealing date.

Closed-end funds generally constrain routine withdrawals until a wind-down, sale or other specified event. Semiliquid and evergreen funds may offer monthly, quarterly or less frequent windows, but notice periods, caps, gates and suspensions can reduce the amount and speed of payment. The IMF’s April 2024 analysis cautioned that semiliquid redemption tools had not been tested in a severe runoff scenario.

Ask what happens when requests exceed capacity

Request a worked example showing how a redemption day is handled when investors seek more than the permitted percentage. Determine whether requests are reduced pro rata, filled in submission order, rolled forward, placed in a side pocket or paid only after asset sales. Ask whether the fund can borrow, sell assets, use in-kind distributions or impose a temporary suspension. A stated cap controls the legal amount offered; it does not guarantee that the fund can pay that amount at NAV.

Map the loans to realistic exit paths

For each major asset type, identify the actual source of cash: scheduled amortization, refinancing, borrower sale, a secondary loan transaction or a workout. Do not count a manager’s model value or an indicative bid as cash available for redemption.

Questions for the portfolio team

  • What percentage of loans has no established secondary market?
  • Are assignments or participations subject to borrower consent, transfer restrictions or minimum-trade requirements?
  • What was the time required to settle recent loan sales, and how did settlement compare with the fund’s redemption timetable?
  • What price concession would be expected for an ordinary sale, a rapid sale and a distressed sale?
  • How much of the portfolio is expected to repay in the next 30, 90 and 180 days?
  • Which assets are already in default, restructuring or non-accrual status?

SEC Investor.gov’s 2019 leveraged-loan bulletin notes that loan settlement can take a long time. That is a general educational observation, not a forecast for every private-credit fund, but it illustrates why a short redemption window can be mismatched with loan-market mechanics.

Reconcile cash, liquid assets and obligations

Obtain a dated liquidity schedule rather than relying on a single “cash” line. Separate unencumbered cash, Treasury bills or other readily saleable assets, undrawn financing capacity and expected loan repayments. Then list every use of cash.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Build a sources-and-uses schedule

Cash source or use What to verify
Unencumbered cash Amount available immediately and any minimum operating balance.
Liquid investments Security type, settlement time, haircuts and encumbrances.
Undrawn credit facilities Committed amount, borrowing base, covenants, maturity and lender discretion.
Scheduled loan repayments Contractual dates, refinancing assumptions and historical collection rate.
Investor redemptions Pending requests, notice-period pipeline and stressed new requests.
Borrower revolver draws Available commitments that borrowers can draw, including seasonal or acquisition-related needs.
Unfunded investments Legal commitments the fund must fund and the timing assumed.
Fees, expenses and margin calls Recurring and contingent cash requirements, including collateral calls.

The FSB’s proposed monitoring metrics include liquid assets relative to stressed redemption requests, unfunded commitments relative to liquid assets, borrower credit-line exposure and redemption requests in semiliquid funds. Ask for those ratios at the latest reporting date and under stress, not just as a historical average.

Include financing haircuts and loss scenarios

Subtract collateral haircuts, covenant-triggered reductions in borrowing capacity, expected write-downs and any cash trapped in a subsidiary or special-purpose vehicle. A facility described as “available” may not be drawable when collateral values fall or a covenant is breached. The relevant question is how much cash remains after those conditions occur.

Run combined liquidity stress tests

A one-variable test—such as a 10% redemption request with no other change—can materially understate risk. Request scenarios in which several pressures occur together:

  1. Investors submit redemptions at or above the fund’s historical peak.
  2. Borrowers draw revolving lines and other committed facilities.
  3. Scheduled repayments are delayed and refinancing markets slow.
  4. Loan spreads widen and collateral values fall, reducing sale proceeds and borrowing capacity.
  5. Financing providers apply larger haircuts or decline to renew facilities.
  6. Defaults, restructurings and workout costs increase operating cash needs.

For each scenario, ask how many days or months the fund can meet cash demands, what percentage of requests is paid, whether payment is at NAV, and which contractual tool is used if capacity is insufficient. The test should distinguish an investor redeeming at NAV from a forced asset sale at a discount. It should also show the effect of gates, side pockets, in-kind distributions and suspensions rather than assuming every investor can exit immediately.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Minimum stress questions

  • What is the largest modeled redemption wave, and what historical or contractual basis supports it?
  • Does the model include borrower draws occurring at the same time as redemptions?
  • How long can the fund operate if no loans are sold?
  • What happens if repayments arrive 90 or 180 days late?
  • What price discount is assumed for a sale of the least liquid loans?
  • How much financing remains after collateral haircuts and covenant tests?
  • Who has authority to change assumptions, and how often is the scenario refreshed?

Examine valuation: NAV is an estimate, not an exit quote

Private-credit assets typically lack readily available quoted prices. Fair value may depend on models and significant unobservable inputs such as credit spreads, default probabilities, recovery rates, prepayment assumptions and comparable transactions. A reported NAV therefore may be reasonable under the applicable accounting framework while differing from the price obtainable in a rapid sale.

  • Please Note: To reach 10Gbps speed, keep the cable under 3.3 ft. For USB A Male to USB C adapters, try flipping the USB C connector. USB C Male to USB A adapters support bidirectional 10Gbps transfer within 3.3 ft

Review the valuation process

  • Who performs the valuation and who independently reviews or approves it?
  • How often are loans marked, and what event triggers an off-cycle review?
  • Which inputs are observable, which are unobservable and how are they calibrated?
  • Are recent arm’s-length transactions, bids or broker indications used?
  • How quickly are marks updated after a borrower misses a payment, breaches a covenant or supplies new financial information?
  • What would a reasonable change in spreads, recovery rates or default assumptions do to NAV?

SEC staff guidance dated September 28, 2026 emphasizes disclosure of valuation techniques, significant inputs and the effect of changing inputs. It also states that a lack of timely borrower information does not eliminate management’s responsibility to estimate fair value. Ask for the age and reliability of the borrower data behind the latest marks.

Track credit deterioration that can create cash pressure

Credit weakness often becomes a liquidity problem: interest stops arriving, borrowers draw commitments, lenders spend cash on workouts and assets become harder to sell. Review the following indicators by borrower, sector and vintage:

  • Gross and net leverage.
  • Interest-coverage and fixed-charge-coverage ratios.
  • Cash earnings, cash balances and liquidity at the borrower.
  • Defaults, non-accruals and past-due interest.
  • Covenant breaches, waivers, amendments and extensions.
  • Restructurings, distressed exchanges and recovery assumptions.
  • Payment-in-kind (PIK) interest and the share of income not received in cash.
  • Unfunded commitments and expected future draws.

PIK interest can increase reported income while capitalizing additional debt rather than producing current cash. Compare income recognized with cash interest actually received and identify how PIK changes the fund’s exposure and future repayment claim. SEC staff recommends attention to non-accrual classifications, modifications, restructurings, extensions and PIK disclosure. The FSB’s proposed metrics likewise include PIK features, negative cash earnings and distressed-loan events.

Measure concentration and interconnectedness

A fund with adequate aggregate liquidity can still face a concentrated cash shock. Review the largest borrowers, sectors, geographies, sponsors and maturities. Map common lenders, banks providing financing, insurers holding related exposures and affiliated vehicles that may sell similar assets at the same time.

The FSB’s May 2026 overview highlights concentration, valuation opacity, interconnections and data gaps as issues for monitoring. Ask whether the manager reports borrower-level and fund-level leverage separately, and whether a single borrower, sector downturn or financing provider could affect several positions at once.

Use a consistent comparison framework

When comparing two private-credit funds, compare like with like: the same vehicle type, reporting date, geography and calculation method. A quarterly evergreen fund should not be ranked against a closed-end drawdown fund using only headline yield.

Comparison axis Evidence to collect
Underlying asset liquidity Secondary-market activity, transfer limits, expected sale time and stressed discount.
Investor exit rights Dealing frequency, notice, settlement, lock-up, cap, gate, suspension and discretion.
Cash coverage Unencumbered cash and liquid assets versus stressed outflows.
Borrower commitments Revolver availability, unfunded commitments and likely draw timing.
Leverage Fund debt, borrower debt, borrowing-base tests and refinancing dates.
Valuation governance Frequency, independent review, inputs, calibration and disclosure.
Credit quality Non-accruals, defaults, PIK, covenant breaches and restructurings.
Concentration Top borrowers, sectors, maturities and shared financing relationships.
Excess-request history How the fund handled prior periods when redemption requests exceeded capacity.

Mark any metric that is not defined consistently. “Liquid assets,” “redemption rate,” “default” and “non-accrual” can have different denominators across managers.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Warning signs that deserve follow-up

  • Redemption terms are prominent, but the documents give broad suspension or deferral powers.
  • Liquid-asset figures exclude pledged cash, collateral haircuts or near-term borrower commitments.
  • Valuations change little despite rising defaults, wider spreads or deteriorating borrower results.
  • PIK income is a growing share of earnings while cash collections weaken.
  • Borrower reporting is late, unaudited or unavailable for a material portion of the portfolio.
  • The fund relies on asset sales or refinancing to meet ordinary redemptions but provides no timing or discount assumptions.
  • Top exposures, sector concentration or affiliated financing links are not disclosed clearly.
  • Stress tests assume redemptions occur alone and omit revolver draws, delayed repayments or financing haircuts.

Match the result to your own cash needs

Define when you may need the money before deciding whether a structure is suitable. Compare that horizon with the fund’s contractual notice and settlement periods, the possibility of a gate or suspension, and realistic stressed sale times for the loans. Keep a separate liquidity reserve for expenses or obligations that cannot wait for a redemption window.

The final assessment is vehicle-specific. Investor eligibility, governing documents, jurisdiction, portfolio composition, financing arrangements and current reporting all matter. A policy described by one manager cannot be generalized to another, and a limited periodic redemption option does not make a private-credit portfolio equivalent to daily-liquid securities.

Evidence and context for interpreting the numbers

The FSB’s May 2026 overview is the most current broad official discussion cited here, but it notes data gaps and inconsistent definitions; its metrics are proposed monitoring tools, not a universal liquidity standard. The IMF’s April 2024 work is useful for understanding semiliquid structures and the interaction between redemptions and borrower draws, while retaining that date. A Federal Reserve analysis from May 2023 used a defined U.S. Form PF sample and found generally low leverage and redemption risk in most sampled funds, but also significant visibility gaps; it is historical context, not evidence about an individual fund today. SEC Investor.gov’s 2019 leveraged-loan bulletin is general education rather than a rule for every private-credit structure.
