How to Assess Counterparty Risk in Tokenized Asset Investments

To assess counterparty risk in a tokenized investment, first establish what legal claim the token gives you, then identify every party and arrangement needed to preserve, transfer, value, or redeem that claim. A blockchain record does not by itself prove ownership of a referenced asset, make an intermediary solvent, or guarantee redemption.

The key distinction is between an issuer-sponsored token that carries rights in a security and a third-party or custodial token that may provide only an indirect interest—or exposure to a reference price. Read the governing documents, map the dependency chain, and test what would happen if any essential party failed.

Start with the legal claim, not the token label

“Tokenized” describes a way an asset or a claim is represented or transferred; it does not, on its own, say what the holder owns. Before assessing an issuer’s finances or a platform’s security, identify the legal right attached to the token and the entity that is obligated to honor it.

The U.S. Securities and Exchange Commission’s Investor.gov guidance distinguishes issuer-sponsored tokenized securities from third-party or custodial structures. An issuer-sponsored token may carry the same legal rights as the traditional security, although the token may represent a different class. A custodial structure may instead give the holder an indirect interest in an underlying security. In some third-party models, the token tracks a reference security without giving its holder rights against that security’s issuer. Those arrangements are not interchangeable; examine the actual offering and governing documents rather than inferring rights from a token’s name or price movement. See SEC Investor.gov’s tokenized securities guidance and SEC Commissioner Hester M. Peirce’s July 9, 2025 statement.

As Peirce put it, “As powerful as blockchain is, it does not have magical abilities to transform the nature of the underlying asset.” The token may facilitate a record or transaction, but the legal and economic relationship still depends on the terms and entities behind it.

Possible position What to establish Where the dependency may sit
Ownership of the security itself Whether the token is the legally recognized record of ownership, which class of security it represents, and whether the holder’s rights match the traditional form. The issuer, applicable securities and property law, and any transfer agent or administrator maintaining the authoritative record.
Security entitlement or indirect interest Which intermediary holds or records the security, what entitlement the holder has against that intermediary, and what happens if it fails. The custodian or securities intermediary, its account records, applicable custody rules, and insolvency treatment.
Contractual claim Which legal entity owes performance, what it promises, what law governs the contract, and what remedies apply after breach or insolvency. The token issuer, platform, or another counterparty named in the contract.
Economic exposure to a reference price Whether the holder has any right to the referenced asset at all, or only a claim for a payment or value linked to its price. The contractual counterparty and the mechanisms used to calculate, settle, or redeem the exposure.

This is a classification exercise, not a conclusion that one structure is always safer. A direct right can still be affected by the issuer’s condition, legal formalities, or recordkeeping; an indirect claim depends on the intermediary and the terms governing it. Identify the exact legal entity and governing law for each obligation before deciding what a failure would mean.

Map every party your investment depends on

Draw the path from your token to the value or right you expect to receive. Include parties that may not appear in the token’s marketing description: a platform, administrator or transfer agent, custodian of any reference asset, wallet or key provider, oracle, bridge, protocol operator, and issuer of the settlement asset. Add the legal entity behind each service, not just its trading name.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For each party, write down what function it performs, what obligation it owes, and what would stop working if it became unavailable or insolvent. A party can matter without holding the underlying asset. For example, an administrator may maintain records needed to establish ownership, while an oracle may supply a value used to calculate a payment. A bridge may be needed to move a token between networks, and a settlement-asset issuer may be needed to deliver the cash-like asset accepted in a transaction.

  • Issuer: Who created the token and who is legally responsible for the promised asset, payment, or redemption?
  • Platform and administrator: Who operates the venue and maintains holder, transfer, or transaction records?
  • Custodian: If an asset is held off-chain, which entity controls it, in what capacity, and for whose benefit?
  • Technology and access providers: Who controls keys, smart-contract administration, or access to the network?
  • Data and connectivity providers: Does valuation, redemption, or transfer rely on an oracle, bridge, protocol, or settlement network?
  • Settlement-asset issuer: What is delivered against the token, and who stands behind that asset?

Failures can propagate across the chain. A platform outage might prevent a holder from transferring or redeeming a token even if the issuer remains solvent. A custodian’s failure could complicate access to an off-chain asset. A failure in a bridge or oracle could disrupt movement or valuation without changing the underlying asset’s legal terms. Conversely, a functioning blockchain does not repair a broken contractual promise or restore access to assets held by an insolvent intermediary.

Read custody terms and failure provisions closely

Words such as “backed,” “reserved,” and “held for holders” do not answer whether assets are directly owned, segregated, free of liens, or recoverable promptly. Look for the legal and operational details that determine what happens when a custodian, platform, or issuer fails.

  • Ownership and custody capacity: Do documents say the asset belongs to holders, is held in trust or custody, or is an asset of the company? Who is the legal owner on the custodian’s books?
  • Segregation and records: Are client assets separated from the custodian’s own property? How are token balances reconciled with off-chain holdings, and who is responsible for correcting discrepancies?
  • Use, liens, and rehypothecation: Can assets be lent, pledged, reused, or encumbered? Does the custodian have a lien or right of set-off?
  • Insolvency and recovery: What law governs custody, what is the stated treatment in insolvency, and who can make a claim for return of assets? A contractual promise of segregation is not the same thing as proof of how a court will apply local law.
  • Audit or attestation scope: What does a report actually verify, at what date, and does it cover liabilities, control, ownership, and all relevant entities—or only a selected balance or process?
  • Disruption and succession: What happens after a custodian failure, key loss, network fork, platform shutdown, or loss of access? Is there a documented process to transfer control or records?

Do not treat an audit, attestation, or on-chain proof as a complete answer unless its scope matches the claim you are assessing. A snapshot of assets, for example, does not by itself establish that those assets are legally segregated, unencumbered, sufficient to satisfy all obligations, or immediately available to holders.

Test redemption against the issuer’s capacity

A token’s market price and an issuer’s ability to redeem it are different questions. A token can trade near an expected value while redemption is delayed, restricted, or unavailable under the governing terms. Equally, a change in secondary-market price does not by itself establish whether the contractual redemption obligation has changed.

Read the actual redemption provisions and compare them with the issuer’s financial condition and, where relevant, the composition and concentration of reserves. Establish who may redeem, what must be submitted, whether redemption is in cash or an asset, the timing, fees, minimums, and any gates or suspension rights. Check which events permit redemption to be paused and how holders are treated if requests exceed available liquidity.

Then consider stress conditions rather than only ordinary operations. Could the issuer meet requests if a large share of holders sought redemption at once? Are assets liquid when needed, or do they have different maturities from the promised redemption timing? Is the issuer dependent on a small number of banks, custodians, market makers, or service providers? The available facts may not support a numerical probability of default; do not substitute a token’s price stability or a reserve statement for an analysis of the issuer’s capacity and obligations.

Assess settlement, smart-contract controls, and operational resilience

Tokenization can change how transactions are recorded and settled, but it does not remove operational dependencies. The Bank for International Settlements’ executive summary identifies risks from smart-contract errors, private-key mismanagement, weak governance, and immutable transactions. It also highlights dependencies on custodians, oracles, protocol developers, maintainers, and bridges, and notes that settlement assets—including stablecoins, tokenized bank deposits, and central bank money—have different risk profiles. The relevant question is not whether a system uses code, but how the design works when code, keys, data, or a provider fails. See the BIS executive summary.

Identify the point at which a transfer becomes legally final, not merely the point at which a blockchain shows a transaction as confirmed. Examine whether delivery-versus-payment (DvP) mechanics ensure that the asset and payment move together, what happens if one leg fails, and whether the law recognizes finality in the relevant arrangement. The IMF’s April 2026 note says DvP can reduce counterparty risk and operational frictions, but makes the benefit conditional on safe settlement assets, legally recognized finality, and robust governance. Automation is a potential design benefit, not a guarantee of protection. See IMF Note 26/01.

Review the following controls and failure paths:

  • Smart-contract authority: Who can upgrade, pause, freeze, or otherwise change the contract? Are there limits, delays, approvals, or public procedures for using those powers?
  • Key control and recovery: Who holds the keys needed to move or administer assets? What happens if a key is lost, compromised, or controlled by an unavailable provider?
  • Incident response: Is there a documented process for a software exploit, erroneous transfer, network outage, or compromise? Who decides whether to pause activity and how are holders informed?
  • Oracle and bridge dependence: Can incorrect data or an unavailable or compromised bridge interrupt valuation, settlement, or movement? Is there an alternative route or recovery process?
  • Governance accountability: Who can make decisions that affect holders, how are conflicts managed, and where can a holder challenge an action?
  • Settlement asset: Is the transaction settled in a tokenized bank deposit, stablecoin, central bank money, or another asset? Identify the issuer and the legal and operational terms that apply to that asset.

Use a consistent comparison framework

When comparing two tokenized investments—or a tokenized product with a traditional form—compare the rights and dependencies rather than relying on the token label or network. A useful side-by-side review includes:

Dimension Questions to answer for each investment
Legal claim and priority What does the holder own or have a claim to? Which entity owes each obligation, under what law, and with what priority in insolvency?
Issuer and intermediary credit Which parties must remain able and willing to perform? What evidence is available about their financial condition and concentration of dependencies?
Custody and insolvency treatment Who holds the underlying asset, how is it recorded and segregated, can it be reused or encumbered, and what recovery process applies?
Redemption and settlement Who can redeem, in what asset and on what terms? What is the legally recognized finality point, and does DvP function under failure conditions?
Operational resilience and governance Who controls upgrades, pauses, keys, data feeds, and incident response? What happens after a provider or technology failure?
Liquidity and concentration Can assets be sold or redeemed under stress? Are reserves, service providers, counterparties, or settlement routes concentrated?
Regulatory status Which jurisdiction and regulatory category apply to this specific instrument and entity? Do the rules address the holder’s rights or a different issue?

Use the same questions for every candidate and record unanswered points as unresolved rather than filling gaps with assumptions. A strong answer on technical security does not compensate for an unclear legal claim; a clear legal claim does not eliminate issuer credit or liquidity risk. The assessment should show which risks remain with the holder and which are allocated to a counterparty by enforceable terms.

Understand what current regulation does—and does not—tell you

Regulatory treatment is jurisdiction- and category-specific. It may provide relevant context, but it does not establish that every product marketed as tokenized has the same legal rights, protections, or risk profile.

United States: capital treatment for eligible tokenized securities

Interagency FAQs issued March 5, 2026 by the Federal Reserve, FDIC, and OCC say a tokenized security that confers legal rights identical to its non-tokenized form should generally receive the same capital treatment as the traditional form. The FAQs concern eligible tokenized securities and bank capital treatment; they do not establish identical rights or protection for every tokenized investment. The agencies also say banking organizations must apply sound risk-management practices and applicable rules. Consult the Federal Reserve FAQs and OCC Bulletin 2026-7 for the scope and wording.

United Kingdom: fund tokenization

On April 30, 2026, the FCA announced guidance explaining that firms may use distributed ledger technology within existing rules and describing an optional Direct to Fund model. This is UK-specific fund-tokenization guidance, not a universal rule for tokenized assets. For operational requirements and the current position, consult the FCA announcement and linked materials.

European Union: a specific MiCA reserve category

MiCA Article 38 addresses reserve investments for qualifying asset-referenced tokens. It says those investments must be highly liquid financial instruments with minimal market, credit, and concentration risk, and that the issuer bears the resulting investment, counterparty, and operational risks. That provision concerns a particular regulatory category; it should not be generalized to all tokenized securities or investments. See ESMA’s MiCA Article 38 text.

Put the assessment into practice

Use a document-led review before relying on a token’s claimed backing, redemption, or transferability. If the offering documents leave a material question unanswered, treat that as an open risk rather than assuming the platform or issuer will resolve it in your favor.

  1. Collect the controlling documents. Obtain the offering materials, token terms, custody agreement, platform terms, redemption policy, and any documents describing the underlying asset or reserve. Note their dates and the legal entities named in each.
  2. Write a one-sentence claim description. State whether the token represents ownership, a security entitlement, a contract claim, or price exposure. If the documents do not let you identify which, do not assume the strongest interpretation.
  3. Build the entity and obligation map. List each issuer, intermediary, custodian, administrator, technology provider, oracle, bridge, and settlement-asset issuer that matters. For each, record its duty and the consequence of nonperformance.
  4. Trace assets and records. Establish where referenced assets are held, whose name appears on records, whether assets are segregated or reusable, how balances are reconciled, and what an attestation actually covers.
  5. Read failure and redemption terms. Identify who may redeem and when; fees, gates, suspension rights, insolvency treatment, liens, dispute forum, governing law, and any arrangements for key loss, forks, outages, or provider failure.
  6. Test the settlement and control design. Find the legally recognized finality point, determine how DvP works if one leg fails, and identify who can change or pause the contract, recover keys, or intervene after an incident.
  7. Compare the unresolved risks. Compare products on the same dimensions: legal claim and priority, issuer and intermediary credit, custody, redemption, settlement, operational resilience, liquidity, concentration, and regulatory status.
  8. Decide whether the remaining dependencies are acceptable. If a critical right or recovery path is unclear, seek jurisdiction-appropriate independent legal or financial advice before relying on it.

This framework cannot determine the legal status of a particular token without its documents and governing jurisdiction. An actual investment decision should be based on the offering documents, relevant regulator disclosures, governing law, and independent professional advice appropriate to the situation.

What the broader risk picture can—and cannot—show

The Financial Stability Board’s October 2024 report groups tokenization vulnerabilities into five categories: liquidity and maturity mismatch, leverage, asset price and quality, interconnectedness, and operational fragilities. These are categories for analysis, not measures of how often losses occur or the probability that a particular counterparty will default.

The FSB said publicly available information at the time suggested adoption was very low but growing, and that tokenization’s then-current small scale did not pose a material financial stability risk. That was a qualitative assessment in its October 2024 report, not a current market-size measurement or a conclusion about the safety of an individual investment. The report also states: “Tokenisation has the potential to offer benefits to the financial system, such as increased efficiency and transparency, but it may also have financial stability implications.” Read the FSB report for its categories and dated assessment.

No robust, current market-wide loss rate or counterparty-default probability is established here. A reader should not infer a low likelihood of loss from tokenization’s reported scale, nor infer a high likelihood from the existence of a listed vulnerability. Assess the particular claim, counterparties, legal arrangements, and operational dependencies instead.
