How to Assess CEO Misconduct Risk in a Financial Statement Audit

Assess CEO misconduct as a potential source of material financial-statement misstatement, not as a standalone judgment about the executive’s character or legal guilt. Under PCAOB AS 2401, determine which assertions, accounts, transactions, or disclosures could be misstated; evaluate pressure, opportunity, and rationalization; test the ways management can override controls; challenge evidence; document the reasoning; and report required senior-management fraud matters directly to the audit committee before the auditor’s report.

Start with the audit question, not the allegation

A CEO’s conduct becomes an audit risk when it could cause an intentional or reckless action that materially misstates the financial statements. The auditor is not deciding whether the CEO committed a crime, breached employment duties, or violated a general code of ethics. The professional question is narrower: could the conduct lead to a material error or omission in a balance, transaction, disclosure, or presentation?

As an Amazon Associate I earn from qualifying purchases.

PCAOB AS 2401 addresses fraud that could result in a material misstatement. Intent can be difficult to establish, so an audit does not wait for proof of motive. If the available facts indicate that the statements may be materially misstated, the auditor designs procedures to address that possibility and evaluates the results. A troubling management style with no plausible financial-reporting effect may warrant governance attention without creating a distinct fraud risk in the financial-statement audit.

This scope matters because the same behavior can have different audit consequences. A CEO who pressures staff to close a reporting package early may create cutoff risk if shipments are recorded before control transfers. A CEO who berates employees but has no access to accounting decisions may raise workplace concerns without changing the assessed risk of material misstatement. The assessment must connect conduct to reporting consequences.

Define the possible misstatement

Begin by mapping the conduct to the financial statements. Identify the accounts, disclosures, transactions, and assertions that could be affected, then consider magnitude and likelihood in the context of materiality. Do not use a generic label such as “CEO risk” without identifying what could go wrong.

Question What to identify Examples of evidence
What could be misstated? Account balances, classes of transactions, disclosures, or presentation Revenue, reserves, debt classification, related-party disclosures, impairment, non-GAAP measures
Which assertion is exposed? Existence, completeness, accuracy, valuation, cutoff, rights and obligations, classification, or presentation Late sales recorded in the current period; unsupported valuation assumptions; omitted obligations
How could the CEO influence it? Direct entry, approval, instruction, estimate selection, transaction terms, or disclosure wording Emails to accounting staff, approval matrices, board minutes, forecast revisions
What is the potential magnitude? Possible size relative to materiality and the account’s risk characteristics Amount of a covenant adjustment, reserve release, or unusual acquisition entry
What corroborates or contradicts the explanation? Independent records and evidence quality Contracts, bank records, shipping documents, legal letters, customer confirmations

Separate an allegation from the reporting mechanism. For example, “the CEO manipulates results” is too broad to test. “The CEO instructed staff to record unsigned customer orders as sales before shipment, affecting revenue cutoff and collectibility” identifies a testable risk. If the facts do not support a plausible path to a material misstatement, document why the matter remains outside the fraud-risk response while considering whether it belongs in another communication.

Evaluate the three conditions that make misconduct dangerous

AS 2401 describes fraud-risk conditions commonly associated with incentives or pressure, opportunity, and attitudes or rationalizations. These factors are not a scoring formula and are not proof that fraud occurred. Assess them together, considering the entity’s circumstances and the quality of evidence.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Pressure and incentives

Look for circumstances that make a favorable result unusually important to the CEO or the company. Relevant pressures can include aggressive market expectations, debt or covenant thresholds, a pending sale or financing, threatened loss of a listing, executive compensation tied to revenue or earnings targets, or a forecast that management has publicly committed to achieving. Also consider personal liquidity needs, unusually concentrated equity holdings, and consequences attached to missing a target.

Pressure becomes more persuasive when timing aligns with a reporting outcome. A covenant test falling immediately after year-end, for example, can increase the risk that estimates, cutoff, or classification were adjusted to avoid a breach. Document the target, the deadline, who benefits, and which accounting judgments could move the result.

Opportunity

Opportunity exists when the CEO can influence records or reporting with limited detection or effective challenge. Assess concentrated authority, weak segregation of duties, ineffective board or audit-committee monitoring, inadequate review of related-party transactions, complex structures, unusual transactions near period end, and highly subjective estimates. Consider whether the finance function can challenge the CEO independently and whether the system permits senior users to post or approve entries outside normal workflows.

Opportunity is not limited to a literal journal-entry password. A CEO can create pressure that causes subordinates to post an entry, select a favorable assumption, omit a disclosure, or accept a transaction whose terms were never commercially reasonable. Examine indirect influence as well as direct system access.

Attitude and rationalization

Evaluate signs that aggressive accounting is treated as normal or that ethical boundaries are dismissed. Indicators may include instructions to “make the numbers work,” repeated hostility toward auditors who ask questions, attempts to restrict audit scope or staffing, retaliation against employees who raise concerns, disregard for approval requirements, or explanations that rely on the CEO’s status instead of evidence.

Statements about doing whatever is necessary to meet a target are not conclusive. Test whether the behavior is isolated or recurring, whether the board challenged it, and whether the company corrected prior issues. A culture that rewards results while ignoring process can increase risk even when no single statement proves misconduct.

Map the CEO’s ability to override controls

Management override deserves specific attention because senior executives can bypass otherwise well-designed controls. PCAOB AS 2401 states: "Management override of controls can occur in unpredictable ways." Effective ordinary controls therefore do not eliminate the need for procedures directed at override.

Build an override map showing how the CEO can affect each reporting stage:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Initiation: who can authorize a contract, side agreement, acquisition, financing, or restructuring?
  • Recording: who can direct an accountant to post an entry, reopen a period, or use a manual spreadsheet?
  • Measurement: who selects forecasts, discount rates, reserves, useful lives, fair values, or impairment assumptions?
  • Approval: who reviews exceptions, related-party transactions, and entries posted outside the normal process?
  • Disclosure: who decides whether a contingency, covenant issue, conflict, or related party is described?
  • Monitoring: who receives exception reports and can suppress, delay, or reclassify them?

For every route, assess whether a compensating control operates in practice. An independent director’s review on paper is not enough if the director receives incomplete information, lacks expertise, or routinely approves items without challenge. Likewise, a controller’s sign-off may not be independent if the controller’s compensation or continued employment depends on the CEO.

Turn the risk assessment into audit procedures

The assessed risk must change the nature, timing, or extent of audit work. AS 2401 specifically identifies procedures addressing management override: testing journal entries and other adjustments, evaluating accounting estimates for bias, and considering the business rationale for significant unusual transactions.

Test journal entries and other adjustments

Understand how the entity initiates, authorizes, posts, and reverses entries. Obtain the population for the period, including entries posted outside normal business hours, entries made by privileged users, manual spreadsheets uploaded to the ledger, entries to seldom-used accounts, and entries with round numbers or unusual descriptions. Include entries made during the closing process and post-closing adjustments.

  1. Document the system-generated population and reconcile it to the general ledger or trial balance.
  2. Define selection criteria that reflect the assessed risk rather than relying only on a generic random sample.
  3. Inspect supporting documents, approval history, preparer and approver identities, posting date, effective date, and any reversal.
  4. Compare the entry with contracts, invoices, shipping records, bank activity, board materials, and other independent evidence.
  5. Investigate entries that lack a clear business purpose, use unusual accounts, bypass approval, or conflict with the underlying documents.
  6. Expand testing when exceptions, management explanations, or contradictory evidence indicate a broader problem.

Pay attention to entries that move amounts between periods, convert expenses to assets, release reserves, reclassify debt, eliminate intercompany balances, or affect performance measures used in compensation or financing agreements. A technically authorized entry can still be inappropriate if the underlying transaction or estimate is unsupported.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Evaluate estimates for possible management bias

Identify estimates where small changes could materially affect results: expected credit losses, inventory obsolescence, warranty obligations, litigation reserves, fair values, impairment, revenue constraints, useful lives, and tax positions. Compare current assumptions with prior forecasts, subsequent outcomes, external data, approved budgets, and information available before the reporting date.

Look for selective use of favorable evidence, unexplained changes in methodology, optimistic assumptions that exceed historical experience, a pattern of estimates landing just above targets, or reversals soon after year-end. Consider whether the CEO or another senior executive proposed the assumption, pressured the specialist, or rejected an independent range without support. Bias does not require a false document; consistently one-sided choices can create a material misstatement risk.

Assess the business rationale for significant unusual transactions

Understand why a transaction occurred, who benefits, and whether its terms make commercial sense. Examine acquisitions, restructurings, sales to intermediaries, bill-and-hold arrangements, round-trip transactions, related-party dealings, unusual financing, guarantees, and transactions executed just before or after period end.

Obtain the contract and amendments, trace cash or other consideration, identify counterparties and beneficial owners, inspect board approval, and compare the recorded accounting with the substance and timing of the arrangement. Ask whether the transaction would have occurred without the reporting objective. A transaction can be unusual without being improper; the risk increases when documentation is thin, counterparties are connected to management, or the accounting result is unusually favorable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use professional skepticism when explanations conflict

Do not treat management’s explanation as evidence of its own accuracy. Seek corroboration from external parties and records created independently of the CEO. Resolve inconsistencies rather than averaging them away. If evidence remains unreliable, reconsider the risk assessment, expand procedures, involve specialists where appropriate, and evaluate the effect on the audit opinion and communications.

Address fraud risk in an integrated internal-control audit

When the engagement includes an audit of internal control over financial reporting, evaluate whether controls address the identified fraud and override risks and whether they operate effectively. PCAOB AS 2201 recognizes that controls addressing management override may differ at smaller companies. A small entity may rely on active owner-director review, direct bank reconciliation review, or detailed board oversight rather than the layered approvals found in a large organization.

Do not give a smaller company a pass because it lacks formal departments, and do not impose a large-company control template without considering actual design. Test whether the compensating control is precise, timely, informed, and capable of detecting a material misstatement. If the CEO is also the owner and the board is not independent, apparent review may not be a meaningful control. Document the specific control, the person performing it, the information reviewed, exceptions identified, and follow-up performed.

Compare risk profiles using consistent criteria

Use the same decision axes across business units, periods, or allegations. The comparison should support professional judgment, not produce an invented numerical CEO-misconduct score.

Axis Lower-risk characteristics Higher-risk characteristics
Potential materiality and assertions No plausible effect on material balances or disclosures Could affect revenue, earnings, liquidity, covenants, or a material disclosure
CEO authority and access Independent finance leadership and restricted system privileges CEO can direct entries, estimates, approvals, or disclosure decisions without effective challenge
Oversight Independent, informed board or audit committee investigates exceptions Oversight is inactive, conflicted, uninformed, or routinely accepts management explanations
Transaction characteristics Routine, documented transactions with independent counterparties Complex, related-party, unusual, or period-end transactions with unclear purpose
Estimate subjectivity Stable methods supported by external and subsequent evidence Large judgment ranges, optimistic assumptions, or repeated target-oriented changes
Corroborating evidence Independent records agree with management’s account Missing documents, contradictory records, restricted access, or unexplained exceptions

Consider combinations. Moderate pressure, weak oversight, and highly subjective estimates can create a significant risk even if no individual indicator is extreme. Conversely, an aggressive public target may be less concerning when controls are genuinely independent and external evidence supports the recorded amounts.

Document the reasoning so another auditor can follow it

Documentation should show how facts led to risks and how risks led to procedures. Record the engagement-team discussion, participants, matters considered, and conclusions. Include:

  • the information used to identify fraud risks, including inquiries, analytics, prior-period issues, complaints, board materials, and industry or economic conditions;
  • risks identified at the financial-statement and assertion levels, with the affected accounts, disclosures, and assertions;
  • the connection between each risk and the planned response, including who performed the work and when;
  • the population, selection logic, and results for journal-entry and adjustment testing;
  • estimate analyses, evidence of possible bias, and how contradictory information was resolved;
  • the business rationale, approvals, counterparties, and accounting conclusions for significant unusual transactions;
  • conditions that triggered additional procedures, expanded samples, specialist involvement, or a revised risk assessment;
  • identified misstatements, control deficiencies, unresolved limitations, and their effect on the audit;
  • communications with management, those charged with governance, and the audit committee.

Write conclusions that explain why the evidence supports or does not support a material-misstatement risk. “No issues noted” is not enough when the file contains allegations, override indicators, or unusual transactions. State what was tested, what was found, and why the remaining risk is acceptable or requires further action.

Escalate and communicate senior-management fraud matters

If evidence indicates that fraud may exist, bring the matter to an appropriate level of management unless that person is implicated or unable to act. Fraud involving senior management, and fraud that causes a material misstatement, should be reported directly to the audit committee in a timely manner and before the auditor’s report. The communication should describe the nature of the matter, affected accounts or disclosures, procedures performed, results, control implications, and unresolved questions.

Preserve independence while communicating. Do not present an unproven allegation as a fact, but do not soften a supported risk into a vague operational observation. Explain the distinction between suspected conduct, identified control failures, and confirmed misstatements. Coordinate with the engagement partner and the firm’s consultation processes when legal, regulatory, independence, or reporting obligations may also apply.

Common assessment failures and corrections

Treating misconduct as a legal investigation

Failure: attempting to determine guilt before addressing the statements. Correction: identify the possible material misstatement and test the reporting mechanism; legal conclusions belong to the appropriate authorities and advisers.

Relying on ordinary controls

Failure: concluding that override risk is low because approvals and segregation appear effective. Correction: perform procedures specifically directed at override, because it can occur unpredictably.

Using a generic journal-entry sample

Failure: selecting entries without considering privileged users, period-end timing, reversals, unusual accounts, or the CEO’s influence. Correction: tailor the population and criteria to the assessed risk and expand work when anomalies appear.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Accepting explanations without independent evidence

Failure: treating an executive explanation as sufficient support for a complex transaction or estimate. Correction: corroborate with contracts, external confirmations, cash movement, shipping data, board records, and subsequent events.

Ignoring smaller-company context

Failure: assuming a small company either has no meaningful controls or must replicate a large-company structure. Correction: evaluate the controls actually designed for the entity and whether compensating oversight works in practice.

Documenting the result but not the path

Failure: recording a conclusion without the team discussion, risk linkage, selection logic, or escalation history. Correction: make the file show the facts considered, the judgments made, the procedures performed, and the reasons for the final conclusion.

Illustrative walkthrough

Assume a CEO will receive a substantial bonus if adjusted operating income exceeds a threshold, and a debt covenant is tested at year-end. Two weeks before closing, the CEO asks the controller to recognize revenue on goods still held at a warehouse and directs a release of a warranty reserve. The audit team also identifies a new distributor partly owned by a director’s relative.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Define the risks: revenue cutoff and existence, warranty-reserve valuation, and related-party disclosure could all be materially affected.
  2. Assess conditions: the bonus and covenant create pressure; the CEO’s instructions and weak independent review create opportunity; dismissive responses to questions may indicate rationalization.
  3. Test revenue: inspect contracts, shipping terms, warehouse records, customer acceptance, subsequent invoices, and cash receipts. Determine whether control transferred by year-end.
  4. Test the reserve: compare the revised estimate with claims history, repair costs, product-return data, and subsequent claims. Evaluate why the methodology changed.
  5. Investigate the distributor: identify ownership, side agreements, pricing, rebates, returns, and board approval. Assess related-party disclosure and whether the arrangement has a genuine business purpose.
  6. Test override: include the relevant manual entries, reversals, and late adjustments; inspect who approved them and whether the CEO bypassed normal controls.
  7. Escalate: communicate suspected senior-management fraud indicators and any resulting misstatements directly to the audit committee in time for it to act before the report date.

The example does not establish that fraud occurred. It demonstrates how incentives, authority, unusual timing, estimates, and related parties combine into specific assertions and procedures.

Keep the standards current and the scope explicit

The procedures above are grounded in PCAOB requirements for applicable U.S. engagements. Other jurisdictions, audit types, and reporting periods may impose different requirements. PCAOB’s current standard-setting agenda indicates that the Board is considering whether AS 2401 should be revised, while foundational risk-assessment standards also contain requirements for identifying and responding to fraud risks. Verify the standards, amendments, and effective dates that apply to the engagement period before relying on a requirement.

This framework does not provide a probability score for CEO misconduct. The standards supply risk factors and required responses, not a validated CEO-specific rate. The auditor’s conclusion must therefore be evidence-based, tied to material misstatement, and supported by documented professional judgment.

Field checklist

  • Have you stated the plausible material misstatement and affected assertions?
  • Have you considered pressure, opportunity, and rationalization together?
  • Have you mapped direct and indirect ways the CEO can override controls?
  • Have you tested journal entries and other adjustments using risk-based criteria?
  • Have you evaluated estimates for directional bias and compared them with independent or subsequent evidence?
  • Have you assessed the business rationale and related-party status of significant unusual transactions?
  • Have you evaluated whether oversight and compensating controls operate in practice, including at a smaller company?
  • Have you expanded procedures where evidence was inconsistent or explanations were unsupported?
  • Does the documentation link each identified risk to a response and result?
  • Have required senior-management fraud matters been communicated directly and timely to the audit committee before the auditor’s report?
