Before funding an AI startup, separate the product from the security being sold. Verify the offering documents and investor rights, test technical and commercial claims with evidence, trace data and vendor dependencies, examine governance and failure controls, and independently check the people and platform. For a U.S. private offering, have qualified securities counsel confirm the exemption and transaction documents. A persuasive demo, an AI label, or an investment-platform listing does not establish product performance, valuation, legitimacy, or a reasonable prospect of return.
What you are actually evaluating
An AI startup presents two linked but different risks. The first is system risk: whether the product works reliably, safely, legally, and economically in the setting where customers will use it. The second is investment risk: whether the security gives you appropriate rights at a fair valuation, whether the company can reach its next financing or a sustainable business, and whether you can ever sell your interest. A successful demonstration addresses only a small part of the first category.

Private-company interests can be illiquid and may lose all of their value. Suitability depends on your finances, risk tolerance, access to information, and ability to bear a loss. The legal discussion below is U.S.-focused; state rules, other countries, and the facts of a particular offering can differ. Treat this as a diligence framework, not financial, tax, or legal advice.
Start with the security, not the pitch
Ask the issuer for the exact instrument being offered and the documents that govern it. Do not rely on a slide that calls the investment “equity” or “a SAFE” without reading the operative agreement.

- Aluminum Alloy Housing: Built with a sturdy aluminum alloy shell that aids in heat dissipation and protects against daily wear and scratches. Designed to maintain a stable and secure connection.
- Compact & Travel-Friendly: The ultra-compact design allows the adapter to stay plugged into your device without blocking adjacent ports or adding bulk, reducing wear and tear on your original USB ports.
- 12-Month Warranty: Backed by a 12-month manufacturer warranty for peace of mind. Designed to meet strict quality control standards for reliable everyday performance.
Documents and terms to request
- The subscription or purchase agreement and the complete governing instrument (for example, preferred stock, common stock, a convertible note, or a SAFE).
- The current capitalization table, including outstanding options, warrants, promised grants, and the size and treatment of the option pool.
- Prior financing documents and the rights attached to earlier securities, including liquidation preferences, conversion mechanics, voting rights, protective provisions, and pro-rata rights.
- The valuation method, price or cap, discount, interest rate and maturity where applicable, and the assumptions behind the proposed valuation.
- The planned use of proceeds, current cash balance, monthly burn, runway, hiring plan, and financing required to reach the next milestone.
- Any investor, founder, finder, intermediary, or platform agreements that affect fees, conflicts, or ownership.
Model dilution under several outcomes rather than accepting a single ownership percentage. Include a down round, a large option-pool increase, multiple conversion events, and a later financing in which you do not invest. Calculate what happens if the company fails, sells below the preferred liquidation stack, or never creates a liquid market. An assumed acquisition or public listing is a scenario, not a promised exit.
Confirm the U.S. offering pathway
In the United States, identify the claimed registration exemption and the investors who may participate. The Securities and Exchange Commission explains that private-offering routes have different conditions. Under Rule 506(b), general solicitation is generally barred and non-accredited purchasers are limited. Rule 506(c) permits solicitation, but the issuer must take reasonable steps to verify accredited-investor status. The details depend on the actual facts and current rules, so transaction-specific advice from securities counsel is essential.
| Question | What to verify | Why it matters |
|---|---|---|
| What exemption is claimed? | The exact Regulation D or other exemption, filing history, and offering documents. | An exemption from registration has conditions; it is not a finding that the investment is sound. |
| Who may invest? | Accredited-investor eligibility, any limits on non-accredited purchasers, and the issuer’s verification process. | Eligibility rules can affect both your ability to participate and the validity of the offering. |
| Was the offer solicited? | How you were contacted, what was advertised, and whether the route permits general solicitation. | A sales process inconsistent with the claimed exemption is a material warning. |
| Are antifraud rules still applicable? | Whether statements and omissions in the pitch, data room, and agreements are complete and accurate. | The SEC states that “All securities transactions, even exempt transactions, are subject to the antifraud provisions of the federal securities laws.” See the SEC exempt-offering FAQ. |
Do not infer legitimacy from a filing, a form on a portal, or the presence of a lawyer’s name. Confirm the issuer’s identity, review original documents, and ask independent counsel to explain missing disclosures, conflicts, and the rights you would actually receive.
Test what the AI really does
Require a plain-language description before reviewing performance numbers. It should state the task, intended users, deployment setting, inputs, outputs, model architecture at the level relevant to the claim, and which components are built in-house or supplied by others. Identify every point where a human reviews, edits, approves, or can override an output.

Match each claim to an appropriately scoped evaluation
- Define success for the intended use. A benchmark score may not measure the workflow customers pay for. Ask for the operational metric, acceptable error rate, latency, uptime, and escalation rule.
- Use representative data. Request results on data that resemble the target customers’ geography, language, file formats, edge cases, and workload. Separate development, validation, and held-out test sets where that distinction is meaningful.
- Show failures, not only averages. Ask for false positives, false negatives, hallucinations, refusals, unsafe outputs, latency spikes, and examples in which a human had to intervene.
- Compare with a baseline. The baseline could be a conventional software tool, a human process, a competing model, or doing nothing. Without it, an impressive percentage has no business meaning.
- Check independence and reproducibility. Who ran the evaluation? Can the test be repeated with the same version, prompts, data rules, and scoring method? Were results produced by the startup, a customer, or an independent evaluator?
- Distinguish a demo from production. Confirm model version, retrieval sources, guardrails, monitoring, integration work, and human review used in the demonstration. Determine whether those conditions exist for paying customers.
Ask how performance changes after model updates, domain shifts, adversarial inputs, outages, and increased volume. A system that performs well in a controlled pilot may have a very different cost and error profile in production.
Use NIST AI RMF as a question map, not a seal of approval
NIST’s AI Risk Management Framework is voluntary. Its purpose is to help developers, users, and evaluators manage AI risks; it does not certify a company, determine investment suitability, or predict returns. The framework’s trustworthiness characteristics provide a useful checklist:
- Validity and reliability: Does the system remain accurate and dependable for its stated context?
- Safety: Can outputs cause physical, financial, or other harm, and what safeguards reduce that possibility?
- Security and resilience: How does the company defend models, prompts, data, endpoints, and dependencies against attack or failure?
- Accountability and transparency: Who is responsible for decisions, disclosures, records, and incident reporting?
- Explainability and interpretability: Can users understand relevant limitations and why an output was produced well enough to act safely?
- Privacy enhancement: What personal or confidential information is collected, retained, shared, or used for training?
- Harmful-bias management: How are disparate errors identified, measured, mitigated, and monitored after deployment?
The framework is described in NIST’s AI RMF FAQs and in AI RMF 1.0 (NIST AI 100-1), published January 26, 2023. Adoption alone is not evidence that controls work; request records, test results, owners, and remediation history.

Data questions
- Where did training, fine-tuning, retrieval, and evaluation data come from?
- What permission, license, consent, contract, or other legal basis covers collection, processing, retention, and model improvement?
- Can a customer prohibit its data from training or require deletion, and can the company prove that deletion occurred?
- Are personal, health, financial, copyrighted, export-controlled, or confidential materials involved?
- Do data licenses restrict commercial use, sublicensing, geographic deployment, or derivative models?
Code, model, and contract rights
Review open-source, model, dataset, and commercial software licenses; employee and contractor invention-assignment agreements; and any university or joint-development claims. Obtain the contracts for third-party models, cloud computing, vector databases, labeling, and other essential services. Pay particular attention to audit rights, indemnities, liability caps, data-use clauses, service levels, termination assistance, and what happens to stored data and trained artifacts when a contract ends.
Dependency and migration test
List each supplier whose loss would materially impair the product. For each one, ask:
- Can the startup operate if the supplier raises prices, limits capacity, changes its acceptable-use policy, or suffers an outage?
- How long and how much would migration take, including re-training, re-validation, and customer re-approval?
- Does the company possess the prompts, weights, configuration, logs, and data needed to migrate, or are they locked in a hosted service?
- Are there contractual rights to continued access, data export, or transition support?
These questions identify exposure; they do not establish that a particular startup owns or may use a particular asset. Have specialist counsel review material rights questions.

Evidence to reconcile
- Executed customer contracts, order forms, invoices, and payment records rather than unsigned letters of intent alone.
- Renewal, churn, expansion, implementation time, support burden, and customer-concentration data.
- Pipeline stages with definitions, conversion history, sales-cycle length, and the proportion attributable to one founder or partner.
- Actual revenue and usage by product or cohort, reconciled to financial statements and bank records where appropriate.
- Customer references that can describe deployment conditions, errors, human review, switching costs, and realized savings or revenue.
Calculate the cost of delivering each unit
Rebuild gross margin after model inference, cloud compute, data licensing, storage, monitoring, support, and human review. Ask how those costs change with prompt length, context size, model choice, latency requirements, and peak usage. A product can show strong software margins in a pilot and lose money when customers use it heavily.
Review cash burn, runway, hiring needs, capital expenditures, and dependence on another financing. Stress the plan if sales take twice as long, a supplier becomes more expensive, a model must be replaced, or human review cannot be automated. SEC-filed fund disclosures illustrate risk categories associated with AI companies, including limited products, markets, resources, or personnel; sensitivity to demand and business cycles; rapid technological change and obsolescence; competition; and valuations based on expectations that may not materialize. These are disclosed categories, not measured probabilities for every startup. See the cited SEC filing for that example.

Controls to inspect
- Monitoring for drift, quality degradation, unusual usage, prompt injection, data leakage, and abuse.
- A documented process for user complaints, safety incidents, security incidents, regulator inquiries, and customer notification.
- Pre-release testing, approval gates, version records, and rollback procedures for model or prompt changes.
- Access controls, secrets management, encryption, backups, logging, retention limits, and independent security testing appropriate to the product.
- Business-continuity plans for model, cloud, data, staffing, and payment-provider outages.
- Board or investor reporting that identifies material AI, legal, operational, and competitive risks specifically rather than using generic language.
Ask to see evidence that a control operates: a recent incident ticket, a rollback exercise, a completed access review, a model-evaluation report, or a customer notification plan with sensitive details redacted. A policy without an owner, test, or record is an intention, not demonstrated control.

In remarks on February 13, 2024, SEC Chair Gary Gensler said: “When disclosing material risks about AI—and a company may face multiple risks, including operational, legal, and competitive—investors benefit from disclosures particularized to the company, not from boilerplate language.” Read the remarks in AI, Finance, Movies, and the Law. Apply the same standard to the startup’s data room and board reporting: ask where and how AI is used, whether it is developed internally or supplied by another firm, and what that creates for this company.
Independently check the people and the sales process
Verify the legal issuer, founders, officers, directors, finders, intermediaries, and any platform involved. Use official records to check registrations or licenses where the activity requires them. Confirm that bank-account instructions, domains, names, and corporate documents match; route payment changes through a known, independently verified contact.
AI’s popularity is itself being used in investment fraud. SEC, NASAA, and FINRA warn about pitches that exploit the AI label without proving a legitimate business. Treat the following as stop-and-verify signals:
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problems- Guaranteed returns, “no risk,” or unusually high returns presented as certain.
- Pressure to wire money immediately, secrecy about other investors, or refusal to allow independent review.
- Opaque promoters, unverifiable credentials, inconsistent names or documents, or a company that cannot explain who legally receives your funds.
- Customer logos or performance claims that references cannot confirm.
- Requests to send funds to a personal account, cryptocurrency wallet, or a new account announced only by email.
- Answers that rely on an AI certificate, a regulatory logo, or a marketplace listing instead of contracts and evidence.
The joint investor alert, Artificial Intelligence (AI) and Investment Fraud, dated January 25, 2024, is a useful reminder that an AI label does not validate an issuer or an offering.
Compare opportunities on the same axes
When you have more than one candidate, use a common evidence sheet. Weight criteria for the sector and stage, but do not compress everything into one score that can hide a fatal legal, technical, or liquidity problem.
| Axis | Evidence to compare | Failure question |
|---|---|---|
| Task performance | Representative tests, edge cases, baseline, evaluator independence, reproducibility. | What happens when real inputs differ from the demo? |
| Data and IP | Provenance, permissions, licenses, assignments, customer restrictions. | Could a rights challenge force retraining or shutdown? |
| Reliability and safety | Error rates, monitoring, privacy, security, incident and rollback records. | Who detects and contains harmful behavior? |
| Customer evidence | Paying users, contracts, renewals, churn, concentration, references. | Who pays today and why would they renew? |
| Cost structure | Inference, cloud, data, support, human-review costs and margin at scale. | Does heavier usage make the product less profitable? |
| Dependencies | Model, cloud, data, talent, and infrastructure suppliers; migration plans. | What single change could interrupt service? |
| Team and governance | Relevant experience, accountable owners, controls, reporting quality. | Who is responsible when a control fails? |
| Valuation and rights | Security type, dilution, liquidation or conversion terms, future capital needs. | What do you own after later financings and a weak exit? |
| Liquidity and downside | Transfer limits, holding-period assumptions, failure and no-exit scenarios. | Can you bear a total loss with no sale date? |
Record the source, date, owner, and confidence for each item. Mark a claim “unverified” until an independent document, customer, test, or professional review supports it. A missing answer is itself information: it may indicate immaturity, confidentiality limits that need a workaround, or a risk the company has not managed.
Run a decision gate before sending funds
- Identity gate: Confirm the issuer, bank account, principals, intermediaries, corporate existence, and who is authorized to accept your money.
- Legal gate: Obtain the complete security documents, cap table, claimed exemption details, disclosures, and independent securities advice.
- Evidence gate: Reproduce or independently review the most important technical, customer, revenue, and margin claims.
- Dependency gate: Document data and IP rights, supplier contracts, migration options, and concentration risks.
- Control gate: Verify owners, monitoring, incident response, privacy and security safeguards, and rollback capability.
- Downside gate: Model dilution, financing dependence, illiquidity, adverse outcomes, and a complete loss. Decide in advance the maximum amount you can lose.
- Open-issue gate: List unresolved questions, assign deadlines and responsible parties, and stop if a material answer cannot be verified.
Only after these gates should you decide whether the security, price, rights, and risk fit your own portfolio. No framework can turn uncertain private-company outcomes into a guaranteed return, and no technical achievement removes the need to examine the transaction itself.
