How to Assess a Lending Company’s Credit Risk and Loan Book Quality

Assess a lender across the full life of its loans: who it lends to and on what terms, how it monitors repayment and changing risk, what its portfolio looks like, and whether its expected-loss allowances are supported by sound data and controls. No single ratio can establish loan-book quality. Start by identifying the lender, products, jurisdiction, accounting framework and reporting period; then compare consistent evidence over time and across genuinely similar parts of the portfolio.

Define the lender and the evidence you need

Before interpreting a credit metric, establish which legal entity and loan book it describes. Record the lender’s products, operating geography, reporting period, accounting framework and regulatory status. A bank’s consolidated figures may cover different activities or subsidiaries from the lending business you want to assess.

Keep regulatory scope clear. The OCC’s Lending and Loan Portfolio Risk Management handbook, Version 1.0 (June 2026), is U.S. supervisory guidance for national banks and federal savings associations. The European Banking Authority’s guidance applies to institutions within its scope in the EU. Neither should be treated as automatically binding on a nonbank lender or on an institution outside the relevant jurisdiction. Confirm applicability for the specific entity.

Gather company-level evidence where available: financial statements and notes, regulatory returns, loan-level data, portfolio reporting, and information on collateral and servicing. Supervisory frameworks can organize the review, but they cannot establish the condition of a particular lender’s book without evidence about that lender.

Review governance and credit-risk controls

Credit risk is managed from origination through servicing and portfolio management, not just when a borrower first applies. Look for clear responsibility and authority, usable risk limits, disciplined handling of policy exceptions, and timely escalation when risk changes.

  • Board and management oversight: Do reports show portfolio performance and emerging problems in a form decision-makers can act on?
  • Credit authority and exceptions: Are approval powers, limits and exception processes clear, and can reviewers see whether exceptions are accumulating or weakening standards?
  • Independent credit review: Is there a credible review function able to identify weaknesses and communicate them independently?
  • Escalation and follow-through: Are emerging issues assigned to responsible people, tracked and raised to the appropriate level?

The 2020 interagency guidance on credit risk review systems from the OCC, Federal Reserve, FDIC and NCUA emphasizes communicating portfolio performance to management and the board. Assess whether the lender’s own reporting and review arrangements produce that kind of visibility.

Test origination and borrower assessment

Examine how the lender decides whether a borrower can meet the obligations of a credit facility. Look for documented creditworthiness assessments, underwriting standards appropriate to the product, and evidence that approvals follow those standards. Where exceptions occur, check whether they are authorized and monitored rather than becoming an informal alternative to policy.

Compare the original approval rationale with the lender’s stated policies and the information it reports about the resulting loans. A rapid change in product mix or underwriting approach can make current performance harder to interpret alongside older vintages. The EBA’s final Guidelines on loan origination and monitoring, published on 28 May 2020 and applicable from 30 June 2021, address governance, borrower creditworthiness and monitoring through the credit facility’s lifecycle. The EBA says the guidelines aim to support prudent credit risk-taking and high-quality newly originated loans.

Trace monitoring through the loan lifecycle

Check what happens after a loan is made: how repayment is monitored, how risk grades change, and how the lender responds to arrears or a deterioration in relevant borrower, covenant or collateral information. The applicable checks depend on the type of loan; not every measure is meaningful for every product.

Where data is available, useful ways to segment and track a book include:

  • Product or asset class, borrower type and economic sector
  • Geography and origination vintage
  • Collateral type and loan-to-value ratio
  • Past-due status, internal ratings and changes in risk grade
  • Historical loss rates and, where used, estimated probabilities of default
  • Loan features such as amortization schedule and down-payment requirements

These are examples of relevant dimensions, not a universal checklist for every loan. Basel Committee guidance on expected credit losses lists data and segmentation examples including product, location, vintage, collateral, loan-to-value, past-due status, historical loss rates and credit ratings. Its consolidated-guidelines page, published 1 January 2026, labels the consolidated text as a draft under consultation and says the chapter is based on December 2015 guidance; do not treat that draft as a finalized new standard.

Read asset-quality measures together

Use complementary indicators rather than searching for one universal pass/fail number. The EBA’s 2021 guidance note for compiling IMF Financial Soundness Indicators identifies measures including nonperforming loans relative to gross loans, provisions relative to nonperforming loans, and loan concentration by economic activity.

Indicator What it helps show What to check alongside it
Nonperforming loans / gross loans The share of gross loans classified as nonperforming under the reporting definition used. The definition of nonperforming, the reporting period, product mix, geography and movement over time.
Provisions / nonperforming loans How provisions compare with the reported stock of nonperforming loans. Allowance methodology, collateral and portfolio mix, as well as changes in classification or accounting.
Concentration by economic activity How lending is distributed across economic sectors and where exposures may be concentrated. Changes in sector exposures, geography, borrower types and any relevant collateral or risk-grade information.

Definitions matter: a ratio is only comparable when the underlying categories, scope and calculation are consistent. Read both the level and direction of each measure, then investigate changes in portfolio composition, origination vintages, servicing or accounting. Do not call a figure “good” or “bad” against a generic threshold unless an applicable regulator, contract or defensible peer dataset supports that comparison.

Assess expected-loss allowances and their controls

An allowance is an estimate, so review both the reported amount and how it was produced. Ask whether the lender uses appropriate data and documented methods, validates the estimation process, maintains effective internal controls, and gives the estimate suitable governance and independent or examiner review.

Keep the accounting frameworks distinct. The OCC’s U.S. materials address the allowance for credit losses and CECL. The OCC describes the allowance for credit losses as a valuation account presenting the net amount expected to be collected over contractual terms; its materials discuss estimation processes and oversight. For EU institutions using IFRS 9, the EBA’s final Guidelines on credit risk management practices and accounting for expected credit losses, applicable from 1 January 2018, address expected-credit-loss accounting and its prudential interaction. Do not assume CECL and IFRS 9 are interchangeable or apply one framework’s requirements to an entity without confirming its accounting basis.

When an allowance changes, examine whether the movement reflects changes in underlying credit conditions, loan mix, assumptions, data or estimation methods. A large or small allowance by itself does not prove that losses are adequately recognized.

Compare consistently and state what the evidence supports

For a trend or peer comparison, hold definitions and periods as constant as possible. Compare like products, geographies, vintages, collateral and sectors, and note any underwriting, accounting or servicing changes that could alter the figures. If the comparison cannot be made on a consistent basis, state that limitation rather than implying a ranking.

A conclusion should distinguish observed evidence from interpretation. Identify favorable indicators, adverse trends, concentrations, allowance uncertainty, data limitations and gaps in monitoring or governance. Do not turn an indicator into a claim about future losses unless the evidence supports that inference. Supervisory guidance provides a framework for diligence; a conclusion about an individual company still depends on its own filings, loan-level information, collateral evidence, financial reporting and applicable legal and accounting requirements.
