When GST receipts fall, an Indian state should first establish whether the gap is a temporary cash-flow fluctuation or a persistent loss against audited results and revised estimates. It can then protect essential services and productive capital spending, review lower-priority and recurring commitments, improve lawful own-source revenue collection, coordinate on transfers and settlements, and consider borrowing only after testing statutory limits, interest costs and a credible repayment source.
There is no uniform remedy. A state highly dependent on compensation, with large salary or pension bills and limited borrowing room, faces a different choice from a state with stronger own-tax growth and lower debt service. The special borrowing arrangements created during the COVID-era GST shortfall explain the trade-offs, but they should not be treated as a standing facility in 2026.

Start by measuring the gap correctly
A headline month-on-month decline is not enough to justify an emergency budget. Finance departments should reconcile provisional GST collections with the latest audited accounts, revised estimates and cash balances. The analysis should separate four possible causes:

- A timing issue: a delayed settlement, refund cycle or accounting adjustment may move receipts between months without changing the year’s underlying revenue.
- A state GST base problem: weaker consumption, construction or services activity may reduce the state’s own GST-linked receipts.
- An intergovernmental settlement issue: IGST distribution or other transfers may arrive later than expected.
- A wider economic shock: a sustained slowdown can affect GST, state excise, stamp duty, vehicle taxes and non-tax revenue at the same time.
Prepare at least three scenarios: a short-lived dip, a moderate shortfall lasting through the financial year, and a persistent gap requiring a multi-year adjustment. For each scenario, show the effect on monthly cash, the year-end revenue balance and the amount left after committed expenditure and transfers. Do not treat an unverified collection forecast as a confirmed entitlement.

Identify the spending that cannot be cut quickly
Budget flexibility is narrower than the total expenditure number suggests. Salaries, pensions, interest payments, statutory transfers and legally committed schemes continue even when GST receipts weaken. PRS Legislative Research reported that in 2023-24, salaries, pensions and interest absorbed 53% of states’ revenue receipts, while subsidies accounted for another 9%.
That concentration means an across-the-board percentage cut can damage services without producing enough cash. Build a commitment register that distinguishes obligations by legal status, payment timing and consequences of delay.
Protect essential services and maintenance
Health, education, food support, public safety, water supply and basic local-government transfers should be assessed for service-level effects before reductions are made. Maintenance that prevents larger future repair bills should not be classified as disposable simply because it is not a salary payment.
Protect productive capital outlay where possible
The Reserve Bank of India has repeatedly linked healthier state finances with room for capital outlay and better-quality fiscal consolidation. Deferring a viable transport, irrigation, power or urban project may reduce this year’s cash use but can also lower future growth and revenue. A project review should rank works by completion value, committed liabilities, economic return and the cost of pausing them.
Review programmes rather than applying blind cuts
Each major scheme should be tested for its objective, beneficiaries, delivery cost, legal commitment and measurable outcome. A lower-priority programme may be redesigned, phased or consolidated, but the distributional effect must be quantified. The available fiscal data do not establish that any one category of spending is inherently wasteful.

Use a decision sequence before borrowing
- Close the measurement gap. Reconcile GST, other taxes, non-tax revenue, transfers and cash balances with audited results and revised estimates.
- Ring-fence commitments. Calculate salaries, pensions, interest, statutory transfers, essential services and already signed contracts for every month remaining in the year.
- Set a protected capital floor. Identify projects and maintenance that should continue even under the downside scenario.
- Find recurring savings. Examine procurement, scheme design, staffing patterns, energy use, arrears and administrative duplication before cutting frontline services.
- Estimate lawful own-source measures. Model better compliance, arrears recovery, fee collection and tax-administration improvements under the applicable state law.
- Check transfers and settlements. Confirm the timing and legal basis of IGST settlements, central transfers and any other intergovernmental receipts.
- Test financing options. Compare cash timing, interest, maturity, borrowing-ceiling effects and repayment sources for each proposed instrument.
- Publish a correction path. State what will be reviewed each quarter, what trigger would require further action and how the plan protects vulnerable households.
Improve own-source revenue without assuming a universal tax increase
Administrative improvements can produce recurring revenue without immediately changing statutory rates. A state may examine registration and filing compliance, arrears collection, refund controls, audit selection, data matching and the accuracy of non-tax billing. Fees and user charges can be reviewed where legislation permits, with exemptions for essential or vulnerable users considered explicitly.
These measures require a realistic yield estimate. Separate one-time arrears recovery from a durable annual improvement, and show the cost of enforcement, the implementation timetable and the risk of litigation or economic harm. The correct mix depends on the state’s tax base, administrative capacity and social objectives; no single rate change is justified for every state by the evidence available.

A state cannot solve every GST-related shortfall unilaterally. Settlement timing, compensation-account decisions and the distribution of surplus IGST involve Union and state institutions. The 53rd GST Council meeting record documented discussion of surplus IGST distribution and a study of arrangements after March 2026, but that discussion does not by itself verify the latest operative policy.
Officials should obtain the current Council or Ministry decision before booking an expected transfer. Maintain separate ledgers for amounts received, amounts due, disputed amounts and amounts dependent on a future mechanism. A cash-flow plan that treats a projection as an entitlement can force expensive short-term borrowing.
What the COVID-era compensation borrowing actually did
GST compensation borrowing was an exceptional response to an exceptional shortfall. In 2020, the 41st GST Council described two broad options.

| 2020 option | How borrowing worked | Who bore interest | Important trade-off |
|---|---|---|---|
| Special window | Borrowing coordinated by the Union Ministry of Finance, with special borrowing permission under Article 293 | Debt service linked to compensation-cess receipts | Provided a coordinated route and different treatment from ordinary state market borrowing |
| State market borrowing | States issued debt themselves, with a distinct enhanced borrowing-limit calculation | State resources bore the interest | Gave states a direct market route but increased their own debt-service burden |
The subsequent arrangement used Union borrowing of ₹1.10 lakh crore in 2020-21 and ₹1.59 lakh crore in 2021-22. These amounts were passed to states as back-to-back loans. The Reserve Bank of India reported that principal and interest were to be repaid from compensation-cess collections, with the timeline extended to March 2026.

It does not establish that the 2020 special window remains available.
Why historical compensation dependence differs by state
The RBI’s 2022-23 state-finance report found that average GST compensation exceeded 10% of tax revenue during the five-year transition period in Puducherry, Punjab, Delhi, Himachal Pradesh, Goa and Uttarakhand. A state with that exposure may face a larger structural adjustment when compensation support ends than a state whose own tax base grew faster.
Exposure should be measured against current receipts, not copied from the historical list. For each state, calculate compensation-era receipts as a share of tax revenue, current SGST growth, the share of committed spending, interest payments and the maturity profile of existing debt. Historical dependence is a warning indicator, not a current ranking.
Borrow only after testing the full debt cost
Aggregate state debt remained above the level recommended in the PRS review. A borrowing proposal therefore needs more than a statement that cash is short. It should show:

- the principal and disbursement schedule;
- the interest rate, fees and refinancing assumptions;
- the maturity, grace period and annual debt-service profile;
- the effect on the state’s borrowing ceiling and any required Union consent under Article 293;
- the specific repayment source, including its legal basis and downside case; and
- the effect on future capital spending and essential services.
Compare borrowing with spending changes and revenue administration on the same basis. Borrowing is most defensible when it bridges a temporary timing problem or protects a high-return investment with a credible future revenue stream. It is risky when it finances a permanent recurring gap without a recurring adjustment.

| Question | Spending review | Own-source administration | Borrowing | Transfer or settlement coordination |
|---|---|---|---|---|
| How quickly can cash arrive? | Depends on payment controls and contracts | Usually gradual; arrears actions may be faster but one-time | Potentially fast after approvals and market access | Depends on the intergovernmental timetable |
| Recurring or one-time? | Recurring if a programme is redesigned; one-time if payments are deferred | Recurring compliance gains or one-time arrears recovery | One-time financing that creates future debt service | Depends on the legal design of the transfer |
| Interest cost | None, but service or investment can be lost | Administrative cost rather than debt interest | Explicit interest and refinancing risk | Not applicable to the state unless a loan mechanism is used |
| Effect on borrowing room | Can preserve room | Can improve fiscal capacity | Uses statutory and market capacity | May reduce the need for borrowing |
| Repayment risk | Risk of deferred liabilities or service deterioration | Risk that projected yield does not materialise | Repayment falls on the identified borrower and source | Risk that a projected settlement is delayed or changed |
| Effect on services and capital outlay | Direct and must be measured | Usually indirect, but enforcement can affect taxpayers | Protects services now but constrains later budgets | Can smooth cash without immediate cuts |
| Distribution across states | Each state decides its own priorities | Depends on each tax base and administration | Terms may vary by access and consent | Formula and eligibility determine winners and losers |
Understand the post-March 2026 uncertainty
The older GST transition-period compensation guarantee covered five years. Compensation cess was extended to service earlier obligations. At a 2023 Council discussion, the Chair said the 2017 Act did not permit collection after March 2026, while also noting that the Council could devise another mechanism. That statement described the legal issue under discussion; it did not prove that a replacement mechanism was later adopted.
The 54th meeting materials included a 2024 estimate of an approximately ₹1,31,000 crore compensation-account shortfall at March 2025. The presentation estimated that cess collection might be needed at least through December 2025 and possibly into January 2026. Those were projections, not confirmed final outcomes.
The Union’s 2026-27 Receipt Budget records recovery from the GST Compensation Fund against back-to-back loans. That entry confirms that recoveries are recorded in the budget, but it does not state the outstanding loan balance or establish the complete post-March 2026 policy. GST Council portal material surfaced 57th-meeting FAQs dated 8 October 2026, yet the available information does not resolve the exact balance or prove that a new cess or transfer mechanism is in force.
For a 2026-27 budget, a state should therefore cite the latest directly applicable Council or Ministry decision, identify any conditional assumption, and avoid presenting an unconfirmed future receipt as guaranteed revenue.

A reporting template for state finance departments
A transparent supplementary statement can make the adjustment auditable. Include:
- baseline audited receipts and the revised GST estimate;
- monthly cash-flow forecasts under three revenue scenarios;
- committed expenditure separated from discretionary programmes;
- protected health, education, welfare, maintenance and capital lines;
- each proposed saving, with service and distributional effects;
- own-source revenue actions, expected yield and implementation date;
- all proposed loans, approvals, interest, maturity and repayment source;
- assumptions about transfers, settlements and compensation-related receipts; and
- quarterly triggers for revising the plan.
This format helps legislatures and the public distinguish a genuine fiscal correction from payment deferral or optimistic accounting.
Bottom-line decision rule
When GST receipts fall, the sound sequence is measurement, prioritisation, lawful revenue improvement, coordination and only then borrowing. Preserve essential services and high-value capital outlay, but do not hide a permanent recurring gap behind short-term debt. The RBI’s warning is apt: “Freeing up resources for higher capital outlays, improving the quality of fiscal consolidation and setting the consolidated debt-GDP ratio of the States on a declining trajectory is crucial to the health of State finances.”

Because states differ in revenue exposure, transfers, commitments and debt, the final package must be built from that state’s audited accounts, current budget, borrowing permissions and verified GST Council decisions—not from the exceptional terms used during the 2020 crisis.
