The installment buys units at that purchase date’s applicable net asset value (NAV): a lower NAV buys more units and a higher NAV buys fewer. In a volatile mid-cap or small-cap fund, this changes the number of units acquired each time, but it does not insure your money against losses.
Those funds remain exposed to equity-price swings and, in some holdings, higher liquidity risk. An SIP can create a disciplined averaging process; it cannot guarantee a profit, prevent a drawdown or tell every investor whether to continue, pause or switch.

What an SIP actually does
An SIP is an investment method, not a separate type of security. You authorize a fixed contribution—often monthly—into a chosen mutual-fund scheme. Each successful installment is converted into units using the scheme’s applicable NAV for that transaction. The amount is fixed; the number of units is not.

When the NAV is low, the same contribution purchases more units. When the NAV is high, it purchases fewer. Over several installments, the total units and total amount invested determine your average purchase cost. The value of those units still changes every day with the market value of the fund’s underlying holdings.

AMFI’s arithmetic illustration
The Association of Mutual Funds in India (AMFI) illustrates the mechanics with a ₹1,000 installment. At an NAV of ₹20, the installment buys 50 units. At an NAV of ₹10, it buys 100 units. Across those two purchases, ₹2,000 buys 150 units, producing an average purchase cost of ₹13.33 per unit (₹2,000 divided by 150).
This is arithmetic, not a performance statistic. It does not predict a future NAV, a return or a recovery after a fall.
What changes when the market is volatile
Volatility means the prices of the securities held by the fund move up and down, sometimes sharply, over short periods. Because a mutual fund’s NAV reflects the value of its portfolio, the NAV used for each SIP installment also moves.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteFalling NAVs
A fixed installment buys more units when the NAV falls. That can reduce the average purchase cost of the units accumulated so far, provided later purchases occur at lower prices. Your account value, however, can still be below the amount invested because all previously purchased units are also marked at the current NAV.
Rising NAVs
At a higher NAV, the same installment buys fewer units. Existing units may be worth more, but the new installment adds units at a higher price. The SIP does not attempt to forecast whether the next movement will be up or down.
Sideways or erratic markets
Repeated moves in both directions can produce different unit counts from month to month. The averaging effect is simply the result of those purchases; it is not a timing signal and does not eliminate the possibility that the fund’s value remains below your contributions for an extended period.

Why averaging is not downside protection
AMFI expressly cautions that rupee-cost averaging neither assures a profit nor protects against investment losses in a declining market. More units purchased at lower NAVs do not become valuable unless the fund’s holdings later recover, and there is no guarantee that they will recover on your schedule.
Equity shares and equity-related instruments can fluctuate daily, and investors can lose principal. A falling market can therefore reduce the value of both older and newer units. Treat the changing unit count as a description of what the SIP buys, not as a promise that volatility will work in your favor.
Why mid-cap and small-cap funds need extra attention
Mid-cap and small-cap schemes invest according to their stated mandates and portfolio exposures. Those portfolios can include companies whose share prices move sharply when expectations, earnings, interest rates or market sentiment change. The category label alone does not establish a fixed level of volatility or a guaranteed outcome for every scheme.
Liquidity risk
Liquidity is the ability to buy or sell a security promptly without moving its price substantially. A SEBI-hosted scheme disclosure notes that mid-cap and small-cap stocks can carry higher liquidity risk. In abnormal illiquidity, the impact cost—the price effect of executing a trade—can increase. Trading volumes and settlement conditions may constrain how quickly a fund can sell a holding or how much it receives when doing so.
Liquidity risk is different from a temporary price decline. A security may be quoted at a particular price yet be difficult to sell in the desired quantity at that price. During a broad market shock, many investors may seek exits at the same time, making this distinction important.

How one installment is processed
- Set the contribution and interval. You choose a fixed amount and recurring frequency under the scheme’s available SIP rules.
- The installment is collected. The payment must clear under the mandate or payment method you authorized.
- The applicable NAV is determined. The scheme applies the NAV for the transaction in accordance with its dealing and cut-off rules.
- Units are allotted. The contribution divided by that NAV determines the units credited, subject to the scheme’s operational rules.
- The holding is repriced. Your total units remain, while their market value changes with the portfolio and the scheme’s NAV.
A failed debit, an incorrectly registered mandate or a holiday can affect whether an installment is processed on the intended date. Check the scheme’s current operational terms and your account statement rather than assuming that a missed debit was invested later at the same price.
How to judge a volatile SIP without guessing the next market move
The useful question is not whether volatility feels uncomfortable; it is whether the scheme and the investment fit your ability to absorb losses and your need for the money.
1. Check your loss capacity
List the amount you could need during the period in which the fund might be down. Money required for near-term expenses should not be exposed solely to a volatile equity strategy. Consider both a temporary decline and the possibility that recovery takes longer than expected.
2. Read the mandate and actual exposures
Confirm what the scheme says it will own and compare that mandate with its current portfolio disclosure. Look for concentration, the size and type of companies represented, and whether the holdings match the role you intended the SIP to play. A category name is not a substitute for reading the scheme documents.
3. Examine market and liquidity risks together
Price volatility affects the NAV directly. Liquidity conditions affect the price and speed at which underlying securities can be traded. Read the scheme’s stated risk factors and its latest stress-test or liquidity analysis where available.
4. Match the plan to your time horizon
A longer horizon may give an investor more time to tolerate fluctuations, but it does not remove market risk or guarantee a recovery. A short horizon leaves less time for a drawdown to reverse. Choose an amount and schedule that you can maintain without relying on a particular market outcome.

5. Decide in advance what would trigger a review
Use objective conditions—such as a change in your cash needs, risk capacity, the scheme’s mandate or persistent mismatch with your goals—rather than a single frightening headline. Document the reason for any change so that a later decision is not driven only by the latest NAV.
Should you continue, pause or stop during a fall?
There is no universal instruction that an investor should continue or stop an SIP merely because markets are volatile. Continuing maintains the chosen contribution schedule and the corresponding unit purchases. Pausing or stopping may preserve cash or reduce exposure, but it also changes the plan and can leave you with fewer units if prices later rise. Neither action guarantees a better result.
Before changing the mandate, ask:
- Has my income, emergency reserve or time horizon changed?
- Can I tolerate a further decline without needing to sell?
- Does the scheme still match its stated role in my portfolio?
- What do the latest portfolio, risk and liquidity disclosures show?
- Am I reacting to a documented change or attempting to predict the next NAV?
If your answers reveal a genuine mismatch, reassessing the amount, frequency or scheme may be reasonable. If the only change is short-term market noise, recognize that a switch is a market-timing decision with its own risk.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Comparing a mid-cap SIP with a small-cap SIP
Compare actual schemes, not labels alone. The following framework keeps the comparison tied to information that a scheme can disclose.
| Decision axis | What to examine |
|---|---|
| Investment mandate | The scheme’s stated mandate and the portfolio exposures it currently reports. |
| Potential loss and volatility | The scheme’s risk disclosures and your ability to tolerate losses; neither category guarantees a particular outcome. |
| Liquidity | Trading conditions for holdings, stated liquidity risks, and the scheme’s stress-test or liquidity analysis. |
| Time horizon | How long the money can remain invested without a forced sale. |
| Portfolio role | Whether the scheme’s purpose and concentration fit your overall allocation and cash needs. |
The available evidence supports treating market and liquidity risk as decision axes. It does not establish a universal ranking in which one category is always safer, more profitable or more suitable than the other.
Common mistakes and how to correct them
Mistake: treating extra units as a guaranteed bargain
Correction: Extra units at a lower NAV reduce the arithmetic average cost only if the units are purchased and retained; they do not ensure that the NAV will rise.
Best Value
Mistake: assuming an SIP limits losses
Correction: The SIP controls the contribution pattern. The underlying equity holdings still determine gains and losses, and principal can be lost.
Mistake: ignoring liquidity because the fund has a daily NAV
Correction: A daily NAV does not make every underlying stock equally easy to trade. Review the scheme’s liquidity disclosures and the possibility of higher impact cost in abnormal conditions.
Mistake: making a category-wide decision from one month’s performance
Correction: Inspect the scheme mandate, portfolio, risk disclosures and your own objectives. One observation cannot establish how every mid-cap or small-cap scheme behaves.

A practical review checklist
- Record the SIP amount, frequency and the scheme’s applicable processing rules.
- Verify that the mandate and current holdings match your intended exposure.
- Read the latest risk factors, including market and liquidity risks.
- Locate the scheme’s current stress-test and liquidity-analysis disclosure where published.
- Estimate how a substantial loss would affect your plans and cash reserves.
- Set a review date and objective conditions for changing the plan.
- Keep statements showing installments, units allotted and NAVs so you can distinguish contributions from current value.
Questions readers commonly ask
Does an SIP protect me when a mid-cap fund falls?
No. It may buy more units at a lower NAV, but the fund’s value can still fall and principal can be lost.
Will a small-cap SIP always recover after a crash?
No outcome is guaranteed. Recovery depends on the future value and liquidity of the securities held by the scheme.
Is a lower average purchase cost the same as a profit?
No. Average purchase cost is total contributions divided by total units. A profit exists only when the units’ current value exceeds the relevant invested amount after applicable costs and taxes.

Bottom line
An SIP changes how and when you buy units; it does not change the risks of the mid-cap or small-cap portfolio you own. Volatility produces different unit counts at different NAVs, while market and liquidity conditions determine the value and saleability of those units. Base any decision to continue, pause or change the plan on your loss capacity, time horizon, scheme disclosures and financial needs—not on the promise that averaging will prevent losses.
