Neither buybacks nor dividends is automatically the better return strategy. A dividend puts cash in your account. A buyback uses company cash to purchase shares, usually from investors who choose to sell; shareholders who remain may own a larger percentage of the business, but receive no direct payment. Your result depends on total return over the same period, the price paid for repurchased shares, dilution from new stock issuance, financing, taxes, and what the company gives up by distributing cash.
CFA Institute’s benchmark is useful: a repurchase and a cash dividend of equal value have the same effect on total shareholder wealth, all other things being equal. In real markets, those conditions rarely remain equal, so the quality and sustainability of the payout policy matter more than its label.

What a dividend and a buyback actually do
Cash dividends
A cash dividend distributes a stated amount per share to shareholders of record. If you own 100 shares and the company declares $1 per share, the gross distribution is $100 before any withholding or other tax. The company’s cash balance falls, and the market value of the business generally falls by approximately the amount distributed, all else equal. Your return includes both the cash received and any subsequent change in the share price.

In a repurchase, the company buys its own shares in the market, through a tender offer, or by another permitted method. Investors who sell receive cash. A continuing holder normally receives no cash directly, but if the purchased shares are retired, each remaining share represents a larger fraction of the company. The increase can be offset by shares issued for employee compensation, acquisitions, option exercises, or other purposes, so gross dollars spent are not enough to determine the ownership effect.

The practical difference for an individual investor
| Feature | Dividend | Repurchase |
|---|---|---|
| Immediate cash | Paid proportionally to shares held | Paid only to shareholders who sell shares to the company |
| Ownership of a non-selling holder | Usually unchanged as a percentage, unless the share count changes for another reason | Can increase if shares are retired and issuance does not offset the purchases |
| Policy commitment | Regular payments often create an expectation of continuity | Usually easier to raise, reduce, or pause without changing a regular dividend rate |
| Main valuation question | Can the company fund the distribution from recurring cash flow? | Did the company buy below, near, or above intrinsic value? |
The all-else-equal wealth test
Suppose a company has 1,000 shares, each worth $10, and distributes $1,000. A $1 per-share dividend gives every shareholder $1 for each share. Alternatively, the company could buy 100 shares at $10. A holder who does not sell would own one of the remaining 900 shares instead of one of 1,000, increasing that holder’s percentage ownership by the same proportion that selling shareholders gave up. Under the simplified assumptions of equal value, no taxes, no transaction costs, no information effects, and no change in the business, CFA Institute says the two methods are equivalent in their effect on total shareholder wealth.
This is a benchmark, not a forecast. In a dividend, every holder receives cash whether or not they want it. In an open-market repurchase, participation is selective. The investor’s cash need, tax position, and decision to sell can therefore make personal outcomes different even when the company distributes the same total amount.
Measure total shareholder return, not the payout alone
Total shareholder return (TSR) combines share-price change with dividends and other distributions over a defined period. A simple holding-period expression is:

For a multi-year comparison, use a compounded annual growth rate and apply the same start and end dates, reinvestment assumption, and treatment of taxes to every company. Do not compare one company’s dividend yield with another company’s one-year share-price gain and call the larger number a superior return.

Historical index data illustrate why distributions matter without proving that a payout policy will win in the future. CFA Institute reports that, from the beginning of 1926 through the end of 2018, the S&P 500 produced a 10.0% annual compound return with dividends reinvested versus 5.9% for the price-only index. For the Nikkei 225 from 1950 through 2018, the corresponding figures were 11.1% and 8.0%. These are historical periods, not forecasts, and they describe index returns rather than a causal test of buybacks versus dividends.
When a buyback creates or destroys value
Repurchasing below intrinsic value
If management buys shares for less than their reasonable intrinsic value, continuing owners acquire a larger claim on the business at an attractive price. The benefit is economic, not merely cosmetic: the company exchanges $1 of cash for less than $1 of business value. Investors should read the stated repurchase objective and the criteria used to determine purchase amounts in company filings. The SEC’s repurchase-disclosure framework is intended to give investors that information.

If the company buys above intrinsic value, the remaining owners can lose value. The company has exchanged cash for an asset worth less than the cash paid, even if the share count falls and earnings per share rises. A high share price, optimistic assumptions, or a desire to support short-term results can make an otherwise large program unattractive.
Net share count matters more than gross spending
Track diluted shares outstanding before and after the program. A company may spend billions on repurchases while issuing a similar number of shares for compensation, acquisitions, or option exercises. The SEC’s 2023 final-rule discussion noted that trends can look considerably smaller after adjusting gross repurchases for equity issuance. The relevant question is whether the net share count declined and by how much.
Why earnings per share can mislead
With earnings held constant, retiring shares mathematically increases earnings per share (EPS). That does not establish that the company became more valuable. EPS can rise because the denominator shrank while total earnings stagnated, or because debt replaced equity.

Debt-funded buybacks require a comparison between the after-tax borrowing cost and the company’s earnings yield. CFA Institute notes that leverage can make EPS rise, fall, or remain unchanged depending on those rates. Even when EPS rises, investors must account for interest obligations, refinancing risk, credit-rating pressure, and the cash that is no longer available for operations or investment.

Use a broader set of measures alongside EPS:
- Net income and operating cash flow growth.
- Free cash flow after maintenance and growth investment.
- Debt, interest coverage, and maturity schedules.
- Diluted shares outstanding after all equity issuance.
- Return on invested capital and the valuation paid for repurchased shares.
Dividends: coverage, durability, and flexibility
Coverage from recurring cash flow
A regular dividend is safer when recurring free cash flow comfortably covers it. Compare the annual dividend obligation with normalized free cash flow rather than a single unusually strong quarter. Also examine earnings quality, working-capital swings, capital-expenditure needs, and whether the company borrowed to maintain the payment. CFA Institute identifies cash-flow sufficiency as particularly important when judging dividend safety.
The expectation effect
Companies often treat a regular dividend as a commitment. Cutting it can signal that management expects weaker cash generation, so executives may preserve the rate through a temporary downturn. That continuity can benefit income-focused investors, but it can also reduce flexibility if attractive investment opportunities appear or earnings fall sharply.
Special dividends and variable payouts
A special dividend or variable dividend can return surplus cash without creating the same expectation of a permanently higher regular rate. Evaluate it separately from the recurring policy: a one-time payment does not demonstrate that future cash flow can support the same amount.
Opportunity cost and governance
Cash returned to shareholders cannot simultaneously fund a factory, research program, acquisition, debt reduction, or resilience investment. A buyback can be an efficient use of genuine surplus cash, but it can also prioritize a near-term EPS target over projects with higher long-term returns. In a May 3, 2023 statement accompanying an SEC repurchase-disclosure action, Commissioner Jaime Lizárraga cautioned that repurchases motivated by such objectives could have negative effects, including foregoing investments that might have produced better returns. The statement is a warning about a possible incentive, not a finding that every repurchase is harmful.

Assess the alternatives management describes or omits. A company with high-return projects and a weak balance sheet has a different payout decision from a mature company with no credible reinvestment opportunities and excess cash.
Taxes and the investor’s personal result
Tax treatment varies by country, account type, holding period, and investor circumstances. CFA Institute distinguishes systems that tax corporate profits and shareholder distributions separately from imputation or split-rate systems. Consequently, it is not accurate to say that buybacks are always more tax-efficient than dividends.
In a taxable account, a dividend may create tax even if you reinvest it. A repurchase generally creates a taxable event for the shareholder who sells, while a non-selling holder may defer tax until a later sale; local rules can treat deemed distributions, capital reductions, or other transactions differently. Retirement and tax-advantaged accounts can produce another result. Use current, jurisdiction-specific guidance rather than a universal ranking.

- Set one measurement period. Use the same dates and calculate total return, including dividends and the effect of share sales or reinvestment.
- Separate gross and net repurchases. Compare shares bought with diluted shares issued for compensation, acquisitions, and options.
- Read the valuation rationale. Identify the average repurchase price, the company’s stated criteria, and whether purchases accelerated after the share price rose.
- Identify the funding source. Distinguish recurring free cash flow and excess cash from new borrowing or asset sales.
- Test the opportunity cost. Review research, capital expenditure, acquisitions, debt reduction, and liquidity needs that may have been displaced.
- Stress-test the dividend. Check free-cash-flow coverage, earnings cyclicality, debt covenants, and the likely response to a downturn.
- Adjust for the investor. Apply the relevant account and tax rules, and include transaction costs and the investor’s need for cash.
| Question | Evidence to examine | Warning sign |
|---|---|---|
| Did ownership increase? | Change in diluted shares outstanding | Repurchases largely offset by new issuance |
| Was the price sensible? | Average buyback price, valuation multiples, stated criteria | Large purchases at peak valuations without a clear rationale |
| Is the payout funded? | Recurring free cash flow and balance-sheet data | Borrowing or asset sales used to maintain distributions |
| Is the policy flexible? | Dividend history, authorization terms, liquidity | Management signals that a regular dividend cannot be reduced |
| What did shareholders give up? | Investment pipeline, capital needs, debt maturities | Delayed projects or rising leverage while payouts continue |
Funds are different from individual-company shares
For a mutual fund or exchange-traded fund, a distribution is not automatically evidence of investment gain. The SEC’s Investor Bulletin explains that a fund’s net asset value (NAV) decreases when it distributes dividends, interest, or capital gains. The bulletin states that a fund’s distributions are not the same as performance.
A fund distribution can include return of capital, which is money returned from shareholders’ principal. Compare total return and standardized yield, read the prospectus and distribution policy, and review relevant Section 19(a) notices when they are provided. Do not transfer fund-distribution rules indiscriminately to a direct corporate dividend: a company dividend and a fund’s pass-through distribution arise from different accounting and legal structures.

U.S. disclosure and corporate-tax context
Repurchase reporting
The SEC’s May 3, 2023 announcement said amendments adopted at that time would require issuers to disclose daily repurchase activity quarterly or semiannually, depending on issuer type, and to explain repurchase objectives and decision criteria. It also discussed insider-trading disclosure around plan announcements. Those are historical rulemaking details. As of October 2026, confirm the current rule text, implementation dates, and any litigation before treating a specific filing requirement as settled.
The corporate excise tax
IRS Instructions for Form 7208, revised December 2025, describe a 1% excise tax under Internal Revenue Code section 4501 for certain covered corporate stock repurchases after December 31, 2022. The instructions include statutory and regulatory adjustments, exceptions, and filing rules, and use a $1 million threshold in the form calculation. Certain regulated investment companies, real estate investment trusts, and non-RIC funds subject to the Investment Company Act of 1940 do not need to file Form 7208 under the stated instructions.
This is a corporate-level tax with detailed scope. It is not a 1% charge imposed directly on every individual shareholder, and it should not be generalized to every issuer or transaction. Companies and investors should consult the current statute, regulations, forms, and qualified tax advisers.

Historical scale is context, not a signal to buy
SEC Chair Gary Gensler said reported repurchases were nearly $950 billion in 2021 and more than $1.25 trillion in 2022. Those figures describe historical aggregate activity and should not be treated as current annual spending, a market-timing indicator, or proof that repurchases outperform dividends.
A decision framework for shareholders
When a dividend may fit better
- You need predictable cash and prefer not to sell shares.
- The company has durable free-cash-flow coverage and a credible history of maintaining the payment.
- You value transparency about the amount distributed per share and accept the resulting tax treatment.
When a buyback may fit better
- The company has surplus cash, limited high-return investment opportunities, and evidence that shares are undervalued.
- Net diluted shares are falling after compensation and other issuance.
- The balance sheet can withstand the program without excessive borrowing.
When neither payout is attractive
- Management is overpaying for shares or borrowing heavily to fund purchases.
- A high dividend consumes cash needed for maintenance, growth, or debt service.
- The payout appears designed mainly to improve EPS while operating performance deteriorates.
The strongest analysis often leads to a combination: a sustainable regular dividend for broad participation and opportunistic repurchases when valuation and cash conditions justify them. The correct mix is company-specific and can change as the share price, balance sheet, tax environment, and investment pipeline change.
