How Rising Interest Rates Affect Technology Stock Valuations

Rising interest rates usually pressure technology-stock valuations because they increase the discount rate applied to future cash flows. Technology companies often have more of their expected value tied to earnings many years ahead, so their prices can be more sensitive to a change in long-term yields than companies whose cash flows arrive sooner. Higher rates can also raise borrowing costs and reduce the number of investments that clear a company’s required return.

The effect is not automatic or identical across every technology company. If rates rise because investors expect stronger economic growth, upward earnings revisions can offset some of the valuation pressure. If rates rise while growth forecasts weaken or the equity risk premium widens, the damage to multiples can be larger.

The valuation mechanism: why a higher rate lowers present value

A share represents a claim on future cash flows. Investors convert those future amounts into today’s dollars by discounting them:

The Federal Reserve describes the discount rate for a risky asset as the interest rate on a safe asset plus a risk premium that compensates investors for the possibility of losses. Treasury yields are commonly used as the practical reference for the safe-rate component. When those yields rise, the discount rate generally rises unless the risk premium falls enough to offset the move.

Because the discount rate is applied repeatedly over time, a distant cash flow loses more present value than a near-term cash flow when rates move higher. For illustration, a hypothetical $100 received in 10 years is worth about $61.39 when discounted at 5%, but about $50.84 at 7%. The example is not a forecast; it shows why timing matters even when the eventual cash amount is unchanged.

What happens to price-to-earnings multiples

The Federal Reserve notes that “P/E multiples are, of course, also determined by discount rates.” Holding expected earnings constant, a higher required return means investors will pay less for each dollar of those earnings. A company can therefore see its share price fall even when its current-quarter results have not changed.

That relationship is conditional. Asset prices can rise when expected future payoffs increase, discount rates fall, risk premiums decline, or several of those things happen together. A rate increase caused by better growth expectations can lift projected earnings at the same time, limiting or reversing the valuation effect.

Why technology stocks often have longer valuation duration

“Duration” in equity valuation describes how sensitive a stock’s present value is to changes in discount rates. It is not the same as the maturity of a bond. A company has longer valuation duration when a larger share of its worth depends on cash flows expected far in the future.

Early-stage and high-growth companies

A young software, semiconductor, or internet company may be investing heavily today and forecasting substantial profits several years from now. If those distant profits account for most of the valuation, a small increase in the discount rate can produce a large decline in estimated present value. The effect can be amplified when analysts value the business using a terminal value that represents a large portion of total enterprise value.

Established technology companies

A mature technology business with recurring cash generation, modest growth, and substantial net cash can have shorter duration than an unprofitable high-growth peer. Its valuation still responds to rates, but near-term cash flows provide more of the value and the balance sheet may cushion financing pressure. Technology is therefore not a single rate-sensitive trade; cash-flow timing differs by company and subsector.

Company profile Where expected value comes from Typical rate sensitivity
Early-stage, currently loss-making Revenue expansion and profits expected many years ahead High discount-rate sensitivity; funding conditions also matter
Fast-growing but profitable Near-term growth plus a substantial long-term component Meaningful sensitivity, moderated by current cash generation
Mature, cash-rich technology company Current earnings, dividends or buybacks, and moderate growth More dependent on earnings revisions and risk premium than on duration alone

The table is a framework, not a rule for every stock. A company’s actual response depends on its forecast cash-flow profile, leverage, competitive position, and the reason rates are moving.

Which interest rate matters for technology valuations?

The federal-funds rate is the overnight policy rate, but it is not the only rate investors should watch. Equity valuations respond more directly to the long-term rates used in financing and discounting future profits.

Long-term real Treasury yields

The five- to 10-year real yield is a useful market gauge because it reflects the inflation-adjusted return available from a relatively safe asset over a period comparable with many corporate forecasts. A rise in real yields increases the baseline return investors can demand from risky technology shares.

The yield curve and policy expectations

The yield curve incorporates expectations for future monetary policy, inflation, economic growth, and the compensation investors require for holding longer maturities. Long-term loan rates depend on those expectations and on broader economic conditions, not only on today’s policy setting. A company can face higher long-term financing costs even before the central bank changes the overnight rate.

Expected inflation and nominal yields

Nominal yields combine real yields with expected inflation and other term components. Higher expected inflation can raise nominal discount rates, while its effect on technology earnings depends on pricing power, costs, and the economic cycle. Looking at nominal rates alone can therefore obscure the source of the move.

The equity risk premium

The equity risk premium is the extra return investors require for owning shares instead of a safe asset. If the premium narrows while Treasury yields rise, the total discount rate may increase only modestly. If the premium widens at the same time, technology valuations face a larger hit. Monitor real yields, the curve, earnings revisions, and the equity risk premium together rather than treating one policy rate as a complete signal.

How higher rates affect earnings and investment

Valuation pressure is only one channel. Rates can also change the cash flows that investors are discounting.

Interest expense and refinancing

Floating-rate debt reprices as benchmark rates move higher. Debt that must be refinanced also carries a higher coupon when new borrowing is issued. The resulting interest expense reduces pretax income and, after tax, the cash available for investment, acquisitions, dividends, or share repurchases. Companies with net cash can earn more interest income and avoid some of this pressure; highly levered companies with near-term maturities are more exposed.

Project hurdle rates

Technology firms routinely compare a project’s expected return with a hurdle rate. A higher cost of capital can make a data center, factory expansion, research program, or acquisition fail that test even if its projected revenue is unchanged. Management may delay capacity, reduce research spending, or demand higher prices to preserve returns. Those choices can lower future growth, not merely the current valuation multiple.

Historical evidence on financing conditions

A 2023 Federal Reserve Board analysis found that lower interest expenses and corporate tax rates mechanically explained more than 40% of the real growth in corporate profits from 1989 through 2019. The same historical decomposition attributed all of the expansion in P/E multiples in that study to the decline in risk-free rates. These are period-specific accounting decompositions, not forecasts for an individual technology company or a guarantee that future rate changes will have the same effect.

When a rate increase does not hurt technology shares

The reason rates move is as important as the size of the move. Consider these combinations:

Rate-and-growth combination Likely valuation interaction
Long-term yields rise because stronger growth is expected; earnings estimates rise Higher discounting may be partly or fully offset by larger projected cash flows
Yields rise because inflation or fiscal concerns lift the real term premium; earnings estimates are unchanged Multiples usually face pressure without a compensating cash-flow revision
Yields rise while growth forecasts fall and the equity risk premium widens Discount rates and expected cash flows move against the stock at the same time
Yields fall because recession risk increases; earnings estimates also fall A lower discount rate may not prevent a share-price decline if projected cash flows deteriorate more

This framework explains why two technology stocks can move in opposite directions on the same rate announcement. Investors reprice the entire stream of expected cash flows and the compensation required for risk, not just the overnight policy rate.

What event studies show—and what they cannot predict

Bernanke and Kuttner’s New York Fed study of June 1989 through December 2002 found that an unexpected 25-basis-point rate cut was associated with roughly a 1% increase in the CRSP value-weighted stock index. The estimate concerns an unanticipated policy surprise, not a scheduled move that markets had already priced in.

The response varied widely across industries. The sample covers an earlier monetary regime and cannot be used as a current trading rule, a promise that a 25-basis-point hike will produce a particular percentage loss, or a technology-specific forecast. It does, however, provide historical evidence that unexpected policy changes can revalue equities quickly.

AI infrastructure adds a technology-specific financing issue

In a February 2026 article, Dallas Fed researchers Hugo De Vere, Srini Ramaswamy, and Seth Searls cited estimates that AI data-center investment could reach $3 trillion to $5 trillion over the next three to five years. The article also cited a Wall Street-centered estimate of about $300 billion in AI-related investment-grade issuance during 2026, potentially creating roughly $360 billion of 10-year-equivalent duration supply.

Those figures are scenarios and cited market estimates, not guaranteed outcomes. If large technology companies, infrastructure operators, or related borrowers issue substantial long-dated debt, the added supply could influence interest-rate markets and financing costs. The result could feed back into technology valuations through both higher discount rates and larger interest bills. Investors should distinguish companies selling infrastructure, companies financing it, and companies whose growth depends on demand from that build-out.

A practical framework for comparing technology stocks

Use these five axes before concluding that a stock is simply “rate sensitive.”

Axis Questions to ask Why it matters
Cash-flow timing How much value comes from the next two years versus the terminal period? More distant cash flows create longer valuation duration.
Balance sheet Is the company in a net-cash position, or does it have floating-rate debt and refinancing needs? Debt can turn a valuation shock into an earnings shock; cash can provide interest income and flexibility.
Demand sensitivity Does customer spending rise with economic growth, or is demand tied to budgets that may be cut? Rates can affect revenue through the economy as well as through discounting.
External-capital dependence Can operations fund research and expansion, or are repeated equity or debt raises required? Higher funding costs can reduce runway, dilute shareholders, or force slower investment.
Reason for the rate move Are forward earnings revisions improving, stable, or falling? Is the risk premium widening? The same yield change has different effects when expected cash flows and risk compensation move in opposite directions.

Step-by-step: analyzing a technology stock during a rising-rate cycle

  1. Map the cash flows. Read the company’s forecast or build a range for revenue growth, operating margin, capital spending, and the year in which free cash flow becomes durable. Identify how much of your valuation comes from the terminal period.
  2. Set a rate range. Use several long-term real-yield scenarios rather than one precise point estimate. Recalculate present value when the discount rate rises and falls by a reasonable interval.
  3. Separate operating and valuation effects. Run one case with unchanged earnings and a higher discount rate, then another with higher interest expense, slower demand, or delayed projects. This shows whether the stock is vulnerable because of its multiple, its business, or both.
  4. Inspect debt maturity and repricing. Check floating-rate exposure, maturities, covenants, and the coupon on potential replacement debt. Compare annual interest expense with operating cash flow, not just with reported earnings.
  5. Review earnings revisions. Track whether analysts are raising or cutting estimates. A rising yield accompanied by upgrades is a different signal from a rising yield accompanied by downgrades.
  6. Stress the equity risk premium. Test a wider required premium as well as a higher Treasury rate. Technology shares can fall even when Treasury yields are unchanged if investors become less willing to pay for risk.
  7. Check funding alternatives. Determine whether the company can finance projects from cash generation, reduce spending, or postpone expansion without impairing its competitive position.
  8. Compare peers on the same assumptions. Rank companies by duration, leverage, demand exposure, and growth quality. A rate-sensitive stock may still be attractive if its price already reflects a harsher scenario than comparable businesses.

Common mistakes and how to avoid them

  • Watching only the federal-funds rate: use five- to 10-year real yields and the curve because those better capture long-term discounting.
  • Assuming every technology company has the same duration: inspect actual cash-flow timing and terminal-value dependence.
  • Treating a historical 1% response as a rule: the New York Fed estimate applies to an earlier sample, an unexpected cut, and a broad stock index.
  • Ignoring why yields moved: combine rate data with earnings revisions and the equity risk premium.
  • Confusing accounting profit with financing capacity: review free cash flow, debt terms, maturities, and project commitments.
  • Using scenario estimates as certainties: the 2026 AI investment and issuance figures are cited estimates, so test outcomes above and below them.

Putting the rate effect in perspective

Higher rates affect technology stocks through a connected chain: the safe-rate component of the discount rate, the equity risk premium, the present value of distant cash flows, corporate interest expense, and the economics of new investment. Long-term real yields and policy expectations are more informative than the overnight rate alone. The stock most at risk is not necessarily the one with the highest growth label; it is the one whose valuation depends on distant cash flows, external financing, and assumptions that are deteriorating at the same time.
