How Private Equity Firms Value a Company Before an Acquisition

Private equity firms usually start with an enterprise-value estimate: sustainable operating earnings, commonly EBITDA, are tested against suitable public-company and transaction comparables. The buyer then cross-checks that result with a discounted-cash-flow model and, when earnings are weak or assets drive the business, an asset or liquidation analysis. Debt, surplus cash, other liabilities and senior claims are then applied to determine the value attributable to equity.

There is no responsible single answer to “what EBITDA multiple will private equity pay?” The defensible range depends on the company’s sector, geography, size, transaction date, growth and risk, earnings quality, capital structure and financing markets. A valuation is an analytical estimate, not a guaranteed sale price.

What a private equity buyer is actually valuing

The first distinction is between enterprise value and equity value. Enterprise value (EV) represents the operating business before considering how it is financed. It is the figure most often compared with EBITDA or EBIT in market multiples.

Equity value is what remains for shareholders after the business-level value is adjusted for items such as surplus cash, other surplus assets, debt, excess or unrecorded liabilities and securities that rank ahead of the ordinary equity. Preferred instruments, shareholder loans, options and other claims can change the allocation even when the headline EV is unchanged.

A buyer therefore does not simply multiply last year’s reported EBITDA and write a cheque. The buyer first asks what earnings are maintainable under new ownership, which assets and liabilities are included in the transaction, and how the proposed capital structure affects the claims on value.

The pre-acquisition valuation process

  1. Define the business, perimeter and valuation date

The analyst establishes which legal entities, subsidiaries, contracts, intellectual property, real estate, cash balances and liabilities are included. A carve-out, a whole-company sale and an asset purchase can produce different values. The valuation date matters because public trading prices, completed transactions, interest rates and credit availability change over time.

  2. Rebuild maintainable earnings

Historical accounts are converted into a consistent operating view. The buyer examines revenue concentration, recurring versus one-time sales, gross margins, payroll, customer acquisition costs, capital expenditure and working-capital needs. EBITDA may be adjusted for acquisitions, divestitures or proposed expense reductions, but every adjustment is an analytical choice that needs evidence. A seller’s “adjusted EBITDA” is not automatically accepted.

  3. Select comparable companies and transactions

Analysts look for public companies and completed M&A deals that resemble the target in business activity, markets served, risk, growth prospects, scale, geography and applicable tax rate. A superficially similar company can be a poor comparable if it has a different customer mix, margin profile or regulatory exposure. Transaction comparables also need attention to control premiums, earn-outs, contingent consideration and the date of each deal.

  4. Apply an earnings multiple

Common measures include EV/EBITDA and EV/EBIT. The selected multiple is applied to the target’s normalized earnings rather than an unexamined accounting total. A range is generally more informative than a single point because the quality of the evidence and the target’s risk rarely match a comparable perfectly.

  5. Build a discounted-cash-flow cross-check

A DCF projects future cash flows, estimates a terminal value and discounts both at a rate intended to reflect risk. It is particularly useful when the company is changing, restructuring or growing in a way that makes historical comparables less informative. Forecasts, terminal growth, margins, capital expenditure, working capital and the discount rate are judgment-sensitive; small changes can materially move the result.

  6. Use asset or liquidation analysis when earnings are not the best guide

An asset-based approach can be more informative when value rests mainly on property, equipment, inventory, licenses or other identifiable assets, or when earnings are weak or marginal. Analysts may consider estimated liquidation or collateral value, while recognizing that an orderly sale and a forced liquidation can produce very different outcomes.

  7. Bridge enterprise value to equity value

After selecting an EV range, the buyer adjusts for surplus assets, debt, other liabilities and securities with priority. The result is then allocated among the relevant share classes and instruments under the purchase agreement. The final seller proceeds can differ from a simple EV-minus-debt calculation because definitions of cash, debt, working capital and assumed liabilities are negotiated deal terms.

  8. Test financing capacity and downside cases

Private equity models include the debt the business can reasonably support, interest costs, refinancing risk and the effect of changing credit conditions. The model also tests whether the company can meet its forecasts if growth slows, margins contract or a major customer is lost. Leverage can increase a sponsor’s potential return, but it also increases the claims that must be paid before equity receives value.

How the main valuation methods differ

Method Primary inputs Dependence on market evidence Main sensitivity Most useful when
Comparable-company or transaction multiples Normalized EBITDA or EBIT and a set of relevant EV multiples High; the quality and similarity of comparables determine credibility Comparable selection, earnings adjustments and market conditions The company has established, identifiable maintainable earnings
Discounted cash flow Forecast cash flows, terminal value and a risk-adjusted discount rate Moderate; market data can inform the discount rate and reasonableness checks Forecast accuracy, terminal assumptions and discount rate The company is changing, restructuring or has a distinctive forecast profile
Asset-based or liquidation analysis Fair value or realizable value of assets less associated claims and costs Variable; appraisals and market prices may be needed Asset condition, sale timing, recovery costs and liability estimates Assets drive value or earnings are weak, volatile or negative

Professional analysis often uses more than one method. The methods are not averaged mechanically; they are weighed according to the reliability of their inputs and the circumstances of the target.

Why EBITDA is an input, not a valuation answer

EBITDA excludes interest, taxes, depreciation and amortization. That makes it useful for comparing businesses with different financing and accounting structures, but it does not equal cash flow. A company can report attractive EBITDA while requiring heavy capital expenditure, carrying large working-capital needs or facing substantial taxes and interest.

Before applying a multiple, a buyer may remove genuinely non-recurring costs, normalize an owner’s compensation, separate discontinued operations, or include costs that a stand-alone company would incur after the transaction. The support for each adjustment matters. A permanent cost reduction may deserve consideration only if there is a credible implementation plan; an optimistic synergy that has not been identified or tested should not be treated as certain earnings.

Comparable multiples should be defined precisely. EV/EBITDA is not interchangeable with an equity-price-to-earnings ratio, and a transaction multiple that includes assumed debt or contingent payments may not match a quoted public-company multiple. The same target can appear cheap or expensive depending on the earnings denominator and the treatment of leases, pensions and other obligations.

What determines the multiple range

  • Business risk: customer concentration, contract duration, cyclicality, regulation, litigation and competitive pressure affect the risk assigned to earnings.
  • Growth and margins: durable organic growth and defensible margins can support a different multiple from volatile, acquisition-dependent or shrinking earnings.
  • Scale and geography: smaller companies may have key-person and concentration risks that larger peers do not; local markets can have different growth, tax and financing conditions.
  • Quality of earnings: recurring revenue, transparent accounting and predictable cash conversion make a reported EBITDA figure more reliable.
  • Market and credit conditions: interest rates, lender appetite and the availability and cost of acquisition debt influence what a buyer can finance.
  • Control and transaction terms: a buyer may pay for control but negotiate earn-outs, seller rollover equity, indemnities or working-capital adjustments that change the economic result.

Because these variables are company- and date-specific, a current market-wide “private equity pays X times EBITDA” statement would be misleading without naming the sector, geography, scale, transaction date, earnings basis and whether the multiple is EV/EBITDA or another measure.

Bridge item Illustrative amount Effect on equity value
Enterprise value from selected methods $100 million Starting business value
Surplus cash and non-operating assets +$8 million Increases value available to equity
Debt and debt-like claims −$35 million Paid before ordinary equity
Other agreed liabilities or shortfalls −$5 million Reduces proceeds under the deal definition
Illustrative value attributable to equity $68 million Allocated among the relevant equity instruments

Actual purchase agreements define cash, debt, working capital, transaction expenses, leases, pensions and assumed liabilities. A seller’s proceeds can also include rollover equity or contingent consideration rather than only cash at closing.

How a DCF exposes hidden assumptions

A DCF is valuable because it forces the buyer to state the operating story: revenue growth, pricing, churn, margins, investment and cash conversion. It also makes the terminal value visible. In many models, terminal value represents a large share of total enterprise value, so the assumed long-term growth rate and exit multiple deserve separate scrutiny.

Sensitivity tables commonly vary the discount rate, terminal growth, revenue growth and EBITDA margin. If a small change in one assumption produces a large valuation swing, the apparent precision of the headline number is false. A DCF should therefore be a cross-check and a way to understand drivers, not a substitute for testing market evidence and business fundamentals.

Leverage, senior claims and market conditions

Private equity ownership often involves a new capital structure. Debt capacity depends on recurring cash flow, collateral, lender terms, interest rates and the company’s ability to meet forecasts. Higher leverage can raise the equity return if the business performs, but it reduces flexibility and increases the chance that lenders or other senior holders receive value before ordinary shareholders.

Changes in credit markets can alter both the financing available and the price a buyer can justify. A valuation prepared when debt is inexpensive may not support the same equity cheque when rates rise or lenders tighten covenants. This is one reason a seller can receive different indications of value from buyers using similar operating assumptions but different financing plans.

Information a buyer needs to defend the valuation

A credible process connects each major assumption to company evidence. Typical requests include:

  • Monthly revenue, gross profit and EBITDA by product, customer and geography.
  • Reconciliations from reported earnings to each proposed EBITDA adjustment.
  • Customer contracts, renewal rates, churn, backlog and concentration.
  • Headcount, compensation, leases, capital expenditure and working-capital history.
  • Forecasts with documented owners, assumptions and variance history.
  • Debt agreements, security interests, pensions, litigation and contingent liabilities.
  • Schedules of surplus cash, non-operating assets and intercompany balances.

The cited valuation guidance and SEC-filed descriptions identify these categories as relevant valuation considerations, but they are not a universal operating manual for every acquisition. Each buyer’s diligence scope and deal documentation will differ.

Why an estimate can differ from the eventual sale price

Negotiation, auction competition, financing certainty, strategic synergies and contractual risk all affect the price ultimately agreed. A buyer may value synergies internally but refuse to pay their full amount to the seller, while a competing bidder may accept a higher price because it has a different cost structure or financing source.

SEC disclosures about illiquid Level 3 investments also warn that fair values based on models and unobservable inputs can differ materially from amounts ultimately realized. That warning applies to the uncertainty of modeled valuations; it is not evidence of a universal discount or a standard acquisition multiple.

What the valuation guidelines do—and do not—establish

The NYU-hosted International Private Equity and Venture Capital Valuation Guidelines are foundational guidance for valuation practice, with endorsements identified as of 1 November 2005. They explain methods and the treatment of claims, but that document date should not be read as a current market-pricing statistic.

The guidelines state: "In private equity, value is generally crystallised through a sale or flotation of the entire business, rather than a sale of an individual stake." The sentence describes a general valuation context and does not mean every acquisition uses the same structure.

SEC filings that discuss comparable securities, recent sales, adjusted EBITDA, leverage and valuation uncertainty describe particular companies, periods including 2025 and 2026, and specific reporting requirements. They support the methods and risk factors described here, not a claim that every private equity firm follows an identical checklist.

How to interpret a buyer’s valuation proposal

  1. Identify the denominator: confirm whether the headline multiple uses reported, adjusted or forecast EBITDA, EBIT or another measure.
  2. Check the perimeter: establish which entities, cash, debt, leases, pensions and working-capital assumptions are included.
  3. Read the adjustments: ask which EBITDA add-backs are one-time, which require future savings and which are disputed.
  4. Separate price from terms: compare cash at closing with rollover equity, earn-outs, seller notes, escrows and indemnity exposure.
  5. Stress-test the case: examine downside revenue, margins, interest rates and refinancing assumptions rather than relying on the base case.
  6. Compare like with like: use comparable companies and transactions that match the target’s sector, geography, scale, growth, risk and date.

The most useful question is not “What multiple is private equity paying?” It is “What sustainable earnings and risk-adjusted cash flows does this buyer believe the business has, which market evidence supports that view, and how do the proposed debt and deal terms allocate the resulting value?”
