How OTC Swaps Work: Collateral, Valuation, and Counterparty Risk

An over-the-counter (OTC) swap is a private derivatives contract in which two parties exchange cash flows according to an agreed formula. Its value changes as interest rates, currencies, credit spreads, equity prices, commodities, or other reference variables move. If the swap is worth more than zero to one party and the other party defaults, the non-defaulting party can lose the amount it was owed. That is counterparty credit exposure, and it is separate from the market risk that makes the swap’s value move in the first place.

The controls that limit this exposure are valuation, variation margin, initial margin, collateral eligibility, netting, legal documentation, and—where required or chosen—central clearing. None eliminates risk by itself. Each changes how much can be lost, how quickly it can be recovered, and where the remaining legal, liquidity, operational, and credit risks sit.

What an OTC swap is and why its value changes

A swap creates a stream of contractual payments rather than an exchange traded on a public order book. The parties agree the reference amount, payment dates, calculation method, acceptable collateral, events of default, and procedures for valuing and closing out the trade. The reference amount, often called notional, is normally used to calculate payments; it is not necessarily exchanged.

A simple interest-rate example

Suppose one party pays a fixed rate and receives a floating rate on a notional amount. When market interest rates rise, receiving the floating rate may become more valuable relative to the fixed payment. When rates fall, the opposite may happen. The same principle applies to a currency swap whose exchange rates move, a commodity swap whose reference price changes, or a credit swap whose value responds to spreads and perceived default risk.

Three risks that should not be conflated

  • Market risk: the swap’s value moves because an underlying rate, price, spread, volatility, or exchange rate changes.
  • Counterparty default risk: the other party fails while the contract has positive value to you.
  • Credit valuation adjustment (CVA) risk: the swap’s mark changes because the market’s view of the counterparty’s creditworthiness changes, even if the underlying market factor does not.

Counterparty credit risk is therefore a hybrid: exposure depends on both the amount the swap is worth and whether the counterparty can perform. A trade can be economically favorable but have little counterparty exposure if it is fully collateralized; it can also create a large exposure after a rapid market move or a delayed closeout.

How an OTC swap creates and measures exposure

  1. Agree the contract. The parties specify payment formulas, dates, business-day conventions, collateral terms, default events, and which transactions can be netted.
  2. Value the position. Each party calculates a current mark-to-market estimate using the agreed method and relevant market data.
  3. Identify the amount currently owed. A positive mark for one party is a current replacement-cost exposure to that party, before considering collateral and legally enforceable netting.
  4. Call and transfer margin. The party that owes current exposure transfers variation margin under the applicable agreement. Initial margin may also be exchanged to cover a possible move during the closeout period.
  5. Revalue and reconcile. Values, collateral balances, eligibility, and settlement status are checked regularly. A disagreement follows the documented dispute process.
  6. Close out if necessary. After a default, the non-defaulting party terminates affected trades, calculates termination amounts under the contract, applies collateral, and seeks any remaining amount owed.

Exposure is not a single permanent number. It changes with market prices, payment timing, collateral movements, thresholds, minimum transfer amounts, and the legal ability to combine trades in a netting set.

How an OTC swap is valued

Mark-to-market is an estimate at a point in time

A mark-to-market value estimates what the swap would be worth if it were replaced or closed at a specified time. The calculation uses the contract’s future cash flows, observed or modeled market inputs, discounting, and any adjustments required by the agreed methodology. The result can change even when no payment is due that day.

For a plain-vanilla interest-rate swap, inputs can include the relevant yield curves, forward rates, discount factors, payment calendars, and credit or funding adjustments required by the parties’ policy. More complex swaps may require volatility surfaces, correlation assumptions, or models for optionality. A counterparty-credit adjustment can reduce the value assigned to a receivable because the other party might not pay in full.

Why the valuation method must be documented

The valuation determines who owes current collateral and how much. If two parties use different curves, data sources, timing conventions, or model assumptions, they can produce different margin calls and disagree about default termination amounts. Documentation should therefore state the primary valuation method, acceptable market data, fallback sources, calculation times, rounding rules, and the people or systems authorized to resolve an exception.

A 2013 US Commodity Futures Trading Commission rulemaking order described valuation agreements as central to OTC-derivatives risk management: “In particular, documenting agreements regarding valuation is critical because, as the Commission has noted, the ability to determine definitively the value of a swap at any given time lies at the center of many of the OTC derivatives market reforms contained in the Dodd-Frank Act and is a cornerstone of risk management.” That is a US regulatory example from 2013, not a universal statement of current law in every jurisdiction.

What happens when marks differ

The parties first compare trade economics, market data, calculation time, and model inputs. If the difference exceeds the contractual tolerance, the agreement may require senior review, an independent calculation agent, an agreed third-party source, or a formal dispute timetable. Margin may still be transferred on the undisputed amount while the remainder is investigated. The exact threshold, deadline, and remedy come from the executed documents and applicable rules.

Variation margin versus initial margin

The two types of margin answer different questions. Variation margin addresses the exposure visible today. Initial margin addresses the amount the swap could gain or lose while a defaulted position is being closed out or replaced.

Exposure covered Current mark-to-market exposure Potential future exposure during the closeout period
Typical direction Generally transferred by the party that owes the current amount; direction can reverse as value changes Generally exchanged by both covered parties, with each side holding the other’s margin separately
Timing Regularly, often daily for covered relationships Posted and recalculated according to the applicable rules and agreement
Purpose after default Reduces the amount already owed Provides a buffer against a further adverse move before closeout or replacement
Netting treatment Follows the collateral and netting terms Regulatory frameworks commonly require collected IM to remain segregated and not be netted against the other party’s IM

Margin rules have defined scope. The global framework summarized by the Bank for International Settlements concerns specified non-centrally cleared OTC derivatives and covered financial firms and systemically important non-financial entities. National rules determine which entities, products, thresholds, and exemptions actually apply. A bilateral trade between parties outside that scope may have different contractual requirements.

Collateral: protection with conditions

Collateral lowers loss if it is valuable, available, transferable, and legally enforceable when the counterparty fails. Cash and high-quality securities are common forms, but eligibility is set by the agreement and regulatory regime. A collateral balance is not automatically equal to its market value for risk purposes.

Haircuts and eligible assets

A haircut discounts the collateral’s recognized value to allow for price volatility, liquidation costs, currency movements, and settlement delays. Supervisory guidance favors assets that are highly liquid, likely to retain value under stress, reasonably diversified, and not exposed to excessive credit, market, or foreign-exchange risk. Concentrating collateral in securities issued by the same counterparty can create wrong-way risk: the collateral may lose value precisely when that counterparty is under pressure.

Operational and legal dependencies

  • Eligibility: The asset must satisfy the exact security, issuer, currency, maturity, and concentration tests in the agreement.
  • Valuation: Prices, accrued interest, FX conversion, haircuts, and substitution rules must be applied consistently.
  • Settlement: The parties need accounts, payment instructions, cut-off times, and procedures for failed deliveries.
  • Custody and segregation: Where required, collected initial margin may be held with a third-party custodian so it is protected if the collecting party becomes insolvent.
  • Legal enforceability: Pledges, title transfers, closeout rights, and netting must work in every relevant jurisdiction.
  • Liquidity: A security that is eligible on paper may be difficult or expensive to sell during a market shock.

Industry collateral-management guidance is generally operational rather than binding. The International Swaps and Derivatives Association describes its suggested practices as nonbinding, and its page reported updates through February 24, 2026. Parties must apply their own executed agreements and the rules governing their transactions.

Netting and the difference between current and future exposure

What a netting set does

A legally enforceable bilateral netting agreement can allow multiple transactions with the same counterparty to be treated together. Instead of evaluating every swap as an isolated receivable, the parties may calculate one net replacement amount after permitted offsets. This can materially reduce exposure when gains and losses offset each other.

Netting is not automatic. It normally depends on a single counterparty relationship, an agreement that covers the relevant trades, enforceability opinions for the applicable jurisdictions, and compliance with any insolvency or regulatory conditions. Unrelated counterparties cannot simply be combined because their trades have opposite signs.

Current exposure and potential future exposure

Current exposure is the amount that would be lost if the counterparty failed at the valuation time, after taking account of enforceable netting and eligible collateral. Potential future exposure is an estimate of how much the amount could increase before the position is closed or replaced. It reflects volatility, maturity, payment frequency, collateral terms, and the time needed to liquidate or hedge.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Frequent valuation and remargining reduce the period during which an unsecured amount can build. They do not remove gap risk caused by market jumps, settlement delays, disputes, or a default occurring between margin calls.

Bilateral swaps versus centrally cleared swaps

Question Bilateral OTC trade Centrally cleared trade
Direct counterparty The trading party, subject to the contract and its guarantors A clearing organization becomes the counterparty through novation or a similar process
Margin structure Set by applicable bilateral rules and documentation Set by the clearing organization’s rules, risk models, and participant agreements
Netting Within an enforceable bilateral netting set Within the clearing organization’s account and product structure
Default management The surviving party follows the closeout and collateral provisions The clearing organization applies default resources, auctions, transfers, or other procedures under its rulebook
Main concentration Exposure to the specific counterparty and its collateral process Exposure to the clearing organization, clearing members, default funds, settlement banks, and the clearing system

Central clearing substitutes the clearing organization’s credit framework for direct bilateral exposure and can make multilateral netting and standardized default procedures possible. It also concentrates operational and financial importance in the clearing organization and its members. A clearing requirement therefore changes the risk structure; it does not make default risk disappear.

What happens when a counterparty defaults

  1. Default is identified. The contract defines events such as failure to pay, insolvency, or a regulatory action and specifies notice requirements.
  2. Trading may be suspended. The non-defaulting party protects records, confirms outstanding trades, and stops unauthorized new exposure.
  3. Trades are terminated or transferred. The agreement determines which transactions are closed, accelerated, or replaced.
  4. Termination value is calculated. The agreed valuation method, market data, netting set, and dispute process determine the amount owed.
  5. Collateral is applied. Available VM and other eligible collateral reduce the termination amount, subject to custody, liquidation, and legal constraints.
  6. Residual amounts are collected or paid. If collateral is insufficient, the non-defaulting party becomes an unsecured or otherwise ranked creditor for the balance, subject to insolvency law.

Initial margin is intended to cover a move during this process, not to guarantee full recovery in every scenario. Market gaps, illiquid assets, delayed access to collateral, legal challenges, and simultaneous defaults can leave a shortfall.

Documentation and control checklist

Before relying on a swap as a hedge or financing tool, the parties should be able to answer these questions from their executed documents and operating procedures:

Free tools Windows power users keep installed

One-click scans. No signup required.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Which transactions belong to the same enforceable netting set?
  • What valuation source, model, timing, and fallback apply?
  • How are valuation disputes escalated, and what amount must be transferred while a dispute is open?
  • Which assets and currencies are eligible for VM and IM, and what haircuts and concentration limits apply?
  • When are margin calls issued, acknowledged, settled, and reconciled?
  • Who holds initial margin, and can the other party access it promptly after a default?
  • What thresholds, minimum transfer amounts, independent amounts, or exemptions apply?
  • Which jurisdiction’s insolvency, collateral, and closeout law governs each relationship?
  • Are settlement instructions, custody accounts, authorized contacts, and contingency procedures tested?
  • Is the transaction bilateral or cleared, and what additional clearing-member or default-fund exposure follows?

These controls should be monitored rather than treated as one-time paperwork. A market move can change the direction of VM, a downgrade can increase CVA risk, and a change in collateral liquidity can make a previously adequate buffer unreliable.

Bottom line

An OTC swap works by exchanging contractual cash flows whose value changes with market factors. Valuation identifies who is currently owed; variation margin covers that current amount; initial margin addresses a possible move before closeout. Netting and central clearing can reduce or redistribute exposure, while collateral limits losses only when its value, custody, liquidity, and legal enforceability hold under stress. The practical question is never simply whether a swap is “collateralized,” but whether the full valuation, margin, netting, default, and operational framework will work when the market and the counterparty are both under pressure.
