A defensible program combines key-management technology with governance, transaction approvals, client-asset segregation, legal analysis, recovery testing, records, and third-party oversight. No single architecture is universally safest: the right design depends on the asset’s legal rights, the institution’s role, its jurisdiction, and its operational requirements.
What institutional custody actually controls
Custody is control of access, not merely the physical or digital “storage” of a token. A private key, or an equivalent cryptographic authorization mechanism, can permit a transfer or other action affecting the asset. The custody design therefore has to identify who can initiate a transaction, who reviews it, who approves it, who executes it, and who can restore access after a failure.

Tokenization does not remove the need to establish ordinary legal and operational rights. A token may represent a security, a fund interest, a deposit claim, a commodity interest, or another right. The institution must determine what the token legally represents, which network records ownership or control, whether off-chain registers also matter, and what happens if a custodian or service provider becomes insolvent.

That risk is broader than theft. Keys can be lost, misused by an insider, exposed through a compromised system, made inaccessible by a software or hardware failure, or rendered unusable when the people and procedures needed to authorize a transaction are unavailable.

Choose the operating model by tracing real control
Commercial labels such as “self-custody,” “qualified custodian,” or “MPC custody” do not by themselves explain the risk. Map the actual control path and contractual responsibility.
| Model | Who operates the controls | Questions that determine risk |
|---|---|---|
| In-house custody | The institution generates, protects, and uses key material with its own staff and infrastructure. | Are key ceremonies independent of transaction approval? Can one person or administrator move assets? How are backups stored and tested? What expertise and staffing exist outside business hours? |
| External specialist custodian | A contracted custodian performs key management and transaction operations for the institution or its clients. | What legal rights do clients have? Are assets and access means segregated? What liability, insurance, recovery, audit, termination, and insolvency terms apply? |
| Delegated or sub-custody arrangement | A primary provider relies on another custodian, technology operator, or network-specific delegate. | Who can actually sign? Does the institution approve subcontractors? Can a failure or collusion at one delegate stop recovery? Are records and protections preserved through every tier? |
For every model, document the people and systems that can generate keys, change policy, approve addresses, release transactions, alter limits, recover backups, and terminate a provider. A provider’s use of a hardware security module (HSM) or multi-party computation (MPC) does not answer those questions unless the institution understands the complete operating design.
How key technology fits into a control system
Cold or air-gapped storage
Cold or air-gapped arrangements keep signing material offline or isolated from ordinary networks. They can reduce exposure to remote compromise, but they introduce operational dependencies: secure key ceremonies, controlled movement of data, duplicate backups, trained personnel, and a tested process for urgent transactions. An offline backup that has never been restored is an assumption, not evidence of recoverability.
Hardware security modules
HSMs protect cryptographic operations inside specialized hardware and can enforce policy around key use. The institution still has to review who administers the device, how keys are generated and backed up, how firmware and replacement devices are trusted, and whether a vendor or hosted environment creates a concentration or single-point-of-failure risk.

Multi-party computation
MPC distributes signing authority across parties or devices so that a complete private key need not exist in one place. It may reduce the impact of a single compromised component, but the institution must examine quorum rules, participant authentication, software updates, recovery shares, provider dependencies, and the possibility of collusion. A distributed design can still fail if all participants depend on one unavailable service or one administrator.
Key generation and lifecycle controls
Record how entropy is produced, who attends key-generation ceremonies, how public addresses are verified, how signing policies are changed, and how old keys are retired. Separate operational administrators from transaction approvers and control-function reviewers. Use dual control or a higher threshold for policy changes, emergency recovery, and high-value transfers.
A practical institutional custody workflow
- Define the asset and legal role. Identify the token’s legal rights, the relevant blockchain or ledger, any off-chain register, corporate actions, transfer restrictions, and whether the institution is holding for itself or for clients.
- Assign accountability. Name a senior-management owner, a custody operations owner, information-security responsibility, compliance and legal reviewers, and independent assurance. Set escalation routes for suspected compromise and failed settlements.
- Perform a pre-launch risk assessment. Model theft, fraud, negligence, insider abuse, malware, chain reorganizations, incorrect addresses, unavailable signers, provider failure, and insolvency. Reassess when the asset, network, provider, or operating model changes.
- Generate and protect signing authority. Use documented ceremonies, controlled facilities, split responsibilities, tamper evidence, and independently verified backups. Never allow a single employee to create, export, and use unrestricted signing material.
- Establish transaction policy. Require authenticated requests, address allow-listing or independent address verification, amount and velocity limits, segregation of duties, review of unusual transactions, and an exception process. Record who initiated, checked, approved, and executed each transfer.
- Reconcile positions and entitlements. Maintain client position registers and reconcile ledger balances, internal books, and any issuer or transfer-agent records. Investigate breaks promptly rather than allowing an unexplained balance to become a permanent adjustment.
- Protect client assets legally and operationally. Keep client holdings and access means separate from the institution’s own assets where the applicable rules require it. Confirm that contracts, account structures, records, and insolvency arrangements support the intended client claim.
- Test recovery and continuity. Exercise backup restoration, alternate signing locations, replacement personnel, communications, and provider exit procedures. Test both routine recovery and a scenario in which the main provider or a key network service is unavailable.
- Monitor and improve. Review access logs, policy changes, failed transactions, unusual withdrawals, service-level breaches, subcontractor changes, and incident reports. Give senior management regular risk reporting and track remediation to closure.
Private-key risk controls that matter most
- Governance: maintain written policies, accountable owners, trained signers, independent review, and board or senior-management oversight. Hong Kong Monetary Authority guidance calls for comprehensive assessment before launch and ongoing oversight.
- Authentication and approval: define how a client or internal user authenticates, how transaction details are verified, how approvals are recorded, and when an exception must be escalated. MiCA Article 75 expects custody agreements to describe communication and client-authentication systems.
- Least privilege: limit administrator, signer, recovery, and policy-editing privileges. Review access after transfers, role changes, leave, and termination.
- Recovery: protect backup shares or devices in separate locations and jurisdictions where appropriate, with documented access under dual control. Verify that backups correspond to the current policy and supported network formats.
- Records: preserve key-ceremony evidence, address approvals, transaction approvals, position statements, reconciliations, incidents, and provider attestations for the period required by applicable law.
- Incident response: predefine when to pause withdrawals, rotate or revoke authority, notify clients and regulators, preserve evidence, and move assets to a clean environment. A plan that depends on the compromised system is not a recovery plan.
Segregation, ownership, and insolvency
On-chain address separation can help operationally, but it does not by itself establish legal ownership or determine who recovers assets in a bankruptcy. The institution should examine whether client assets are held in a trust, custodial account, omnibus arrangement, or another legal form; whether the provider may reuse or pledge them; and how records identify each client’s entitlement.
MiCA Article 75 requires covered crypto-asset service providers to agree custody duties and responsibilities with clients, maintain client position registers, establish a policy designed to reduce loss from fraud, cyber threats, or negligence, provide position statements at least quarterly, arrange return of assets or access means, and segregate client holdings from provider holdings both legally and operationally. It also addresses provider liability for attributable loss and the use of authorized providers for custody sub-delegation. The exact scope depends on the regulated service and asset category.

MiCA Article 37 separately addresses custody of reserve assets for issuers of asset-referenced tokens. It covers policies, custodian selection and review, and custody of crypto-assets or their means of access, including private cryptographic keys where applicable. That provision should not be generalized to every tokenized asset or institutional custody relationship.
How to assess a custodian or delegate
Outsourcing changes the control chain; it does not transfer the institution’s responsibility. Obtain evidence rather than relying on a technology label or marketing description.
- Control map: identify every entity and system that can generate, hold, approve, execute, recover, or suspend access.
- Legal analysis: establish the provider’s authorization, the governing law, client-property rights, permitted reuse, lien rights, termination rights, and treatment in insolvency.
- Security design: review key-generation ceremonies, HSM or MPC architecture, access management, code and change controls, penetration testing, monitoring, and incident history.
- Operational resilience: inspect recovery time objectives, backup locations, staffing, geographic concentration, network dependencies, maintenance procedures, and tested continuity results.
- Subcontractors: require disclosure, approval or notification rights, flow-down obligations, audit access, and a way to replace a failing delegate.
- Financial and contractual protection: assess capitalization, insurance scope and exclusions, liability caps, service levels, indemnities, audit rights, fees, and assistance on exit.
- Asset support: verify the networks, transfer restrictions, staking or governance features, corporate actions, and reporting formats the institution actually needs.
The US Office of the Comptroller of the Currency said on 7 May 2025 that national banks and federal savings associations may outsource bank-permissible crypto-asset activities, including custody and execution, subject to appropriate third-party risk management. Custody, including through a sub-custodian, must be conducted safely and soundly and in compliance with applicable law. That permission does not eliminate the bank’s oversight duties.

Jurisdiction-specific requirements and limits
European Union: MiCA
MiCA’s custody rules apply within the scope of its defined crypto-asset services and categories. Confirm whether the institution, asset, and service fall inside that scope and check current national implementation. Article 75 is especially relevant to custody agreements, position records, segregation, return of assets or access means, and liability. It should be read alongside the asset’s other legal and regulatory classifications.

Hong Kong: authorized institutions
Updated Hong Kong Monetary Authority guidance dated 27 May 2026 covers client digital assets held by authorized institutions and relevant subsidiaries, including virtual assets, tokenized securities, and other tokenized assets. It calls for pre-launch and ongoing risk assessment, board and senior-management oversight, separate client accounts, safeguards against theft, fraud, negligence, and inaccessibility, continuity and recovery planning, and documented due diligence of delegates. The institution is expected to have enough technical expertise to assess a provider’s effectiveness and single-point-of-failure risk. Apply the guidance only within its defined population and asset scope.
United States: OCC and Federal Reserve
The Federal Reserve FAQ last updated 5 March 2026 says an eligible tokenized security that confers legal rights identical to the non-tokenized security receives the same capital treatment as that non-tokenized form, subject to applicable requirements. The capital rule does not distinguish between permissioned and permissionless blockchain use. This answer concerns capital treatment; it does not resolve custody, legal title, operational risk, or insolvency questions.
Switzerland: FINMA
FINMA’s 12 January 2026 announcement on Guidance 01/2026 highlights technical expertise, robust infrastructure, cross-border legal complexity, and protection of client assets if a provider becomes insolvent. Supervised institutions retain responsibility when they use providers in Switzerland or abroad. Detailed conclusions require the underlying guidance and applicable Swiss law.

A decision framework for comparing custody options
Use the following questions in a written assessment rather than assigning a simplistic “secure” or “insecure” label:
Best Value
| Decision axis | Evidence to request |
|---|---|
| Key control and recovery | Key-holder map, quorum rules, recovery ceremony, backup testing, and replacement process. |
| Authorization | Authentication, transaction review, approval thresholds, address controls, exception handling, and immutable logs. |
| Legal segregation | Account structure, client register, contract terms, reuse restrictions, governing law, and insolvency opinion or analysis. |
| Provider dependency | Subcontractor list, concentration analysis, service dependencies, audit rights, and exit assistance. |
| Resilience | Recovery tests, incident communications, alternate sites, staffing coverage, and service-level evidence. |
| Asset and network coverage | Supported networks, transfer restrictions, corporate actions, reporting, and upgrade procedures. |
| Regulatory fit | Applicable licenses, supervisory expectations, local implementation, and the institution’s specific role. |
| Commercial protection | Liability, insurance, indemnities, fees, termination, data access, and post-termination return of assets or access means. |
Common failure modes and practical fixes
“The technology is secure, so the program is secure”
Why it fails: an HSM, cold vault, or MPC service can still have weak governance, excessive administrator access, poor recovery, or a single provider dependency.
Fix: test the complete control path, including people, policies, software, hardware, subcontractors, and legal terms.
One person can move assets
Why it fails: a compromised credential or insider can bypass review.
Fix: enforce independent initiation and approval, threshold signing, transaction limits, address verification, and monitored exception handling.
Backups exist but cannot be used
Why it fails: backups may be incomplete, encrypted with unavailable credentials, incompatible with a changed policy, or inaccessible when key staff are absent.
Fix: perform supervised restoration tests and document the people, equipment, locations, and decisions required for recovery.
Recommended Free Tools
Outsourcing is treated as a responsibility waiver
Why it fails: the institution may not know who actually signs, which law governs client property, or how a sub-custodian would respond to failure.
Fix: retain approval, audit, information, and termination rights and conduct continuing third-party risk management.
On-chain segregation is mistaken for legal segregation
Why it fails: separate addresses do not automatically determine beneficial ownership or insolvency treatment.
Fix: align contracts, account structures, books and records, and applicable legal analysis with the intended client-property result.
Minimum implementation checklist
- Define the token’s legal rights, network, transfer rules, and custody role.
- Map every party that can initiate, approve, execute, recover, suspend, or change policy.
- Approve a documented risk assessment before launch and after material changes.
- Use independent roles, threshold authorization, transaction limits, and verified addresses.
- Maintain accurate client registers and reconcile them to ledger and internal records.
- Document legal segregation, reuse restrictions, insolvency treatment, and provider liability.
- Due-diligence every custodian, delegate, subcontractor, and critical technology dependency.
- Exercise disaster recovery, incident response, provider exit, and client communications.
- Give senior management regular reports on access, exceptions, incidents, concentration, and remediation.
- Recheck local rules and provider terms before onboarding a new asset, network, or service.
Institutional custody is therefore a control-and-rights system, not a wallet choice. Technology can reduce particular attack paths, but governance, segregation, authorization, recovery, legal enforceability, and continuous oversight determine whether the institution can protect assets and demonstrate that protection when something goes wrong.
