How Institutional Investors Can Evaluate a Prime Broker for Crypto and Traditional Assets

Evaluate a prime broker as a network of legal entities, services and controls—not as a single brand or service label. Compare the entity responsible for each asset and function, then test its custody and insolvency arrangements, financing terms, execution and settlement, operational controls, resilience and conflicts. For crypto, do this asset by asset: the word “crypto” alone does not establish whether an asset is a security or what protections apply.

What does a prime broker provide—and why does the legal entity matter?

Prime brokerage is a bundle of services, commonly including market access, custody, clearing and financing. The Bank for International Settlements (BIS) describes the model as centered on leverage through derivatives and securities financing, such as margin loans, alongside those other services. The bundle can span several entities, affiliates and third parties, even when a provider presents it under one name.

Map the service chain before comparing providers. For every proposed service, identify the contracting entity, the entity that holds or controls the asset, where obligations are booked, and which jurisdiction and governing law apply. Verify registrations and regulatory status for the specific entity and activity; a group’s name or a provider’s general description is not a substitute for checking the relevant records.

This distinction matters in both traditional and digital markets. A broker-dealer, bank affiliate, custodian, exchange, clearing agent or technology provider may each have a different role. A service advertised as part of a prime-brokerage package may depend on a third party whose arrangements can change.

What should institutional investors compare?

Use a common scorecard, but compare only equivalent services, asset types and account structures. Ask providers to support their answers with contracts, control documentation, reporting samples and operational evidence rather than relying on marketing descriptions.

Evaluation area Evidence to request Why it matters
Legal entity and jurisdiction Contracting entity for each service; relevant registrations and regulators; governing law; analysis of how assets and claims would be treated in insolvency. A provider brand can cover multiple entities and legal regimes, with different obligations and protections.
Service scope Markets and asset classes covered; execution, clearing, custody, financing, securities lending and operational services; any third-party dependencies. Prime-brokerage packages vary. A like-for-like comparison starts with what is actually included and who performs it.
Custody and segregation Asset location and account structure; title and control arrangements; segregation practices; reconciliation procedures; independent-control reports and their scope. These details affect visibility over assets and the practical process for identifying and recovering them.
Financing and leverage Margin methodology; eligible collateral and haircuts; concentration limits; intraday margin calls; liquidation, close-out and cross-default terms. Leverage can amplify losses, and contractual rights determine how the relationship behaves under stress.
Execution and settlement Venue access and routing; evidence used to assess execution quality; settlement method and timing; handling of failed or delayed settlements. Access alone does not establish execution quality, while settlement mechanics determine when exposures arise and how they are resolved.
Operations and data Reporting frequency and latency; formats or APIs; daily reconciliation; breaks management; audit trail and escalation process. Timely, reconcilable information supports independent oversight and risk decisions.
Resilience and default management Business-continuity and recovery arrangements; cyber controls; default procedures; portability or transfer arrangements where applicable. These arrangements matter if the provider, a service partner or the client cannot continue normal operations.
Conflicts and economics Fees and rebates; affiliate roles; principal trading; securities-lending revenue; collateral reuse and related disclosures. Commercial incentives and embedded costs can affect how services are delivered and how assets are used.

How should you assess leverage and counterparty risk?

Financing terms deserve close scrutiny because a prime broker’s exposure can rise as a client’s capacity to meet obligations deteriorates. BIS describes wrong-way risk as the risk that a prime broker’s credit exposure to a hedge-fund counterparty increases at the same time as the likelihood of that counterparty’s default. It also identifies opaque positions, concentration and weak risk management as vulnerabilities.

Ask how the provider measures exposure across positions and counterparties, how often it reassesses margin, and what happens if a position becomes concentrated or collateral loses value. Review the specific contract language governing margin calls, liquidation, close-out, cross-default and collateral eligibility. Ask how quickly the provider can identify aggregate exposure when positions or services sit across entities; incomplete visibility can lead to underestimating risk.

These are diligence questions derived from the risk mechanisms BIS discusses, not universal contractual standards. The answer that matters is the one in the applicable agreement and the provider’s documented process, not a general statement that risk is managed.

How safe is crypto custody through a prime broker?

There is no single answer for all crypto assets or account structures. First determine how each asset and transaction is classified under the relevant law, then establish which entity holds it, what rights the account agreement creates, and what insolvency treatment may apply in the relevant jurisdiction.

Do not assume SIPC covers non-security crypto

SEC Division of Trading and Markets staff says that SIPC generally does not protect customer claims for non-security crypto assets held by a SIPC-member broker-dealer. Staff also says such assets may not be protected by another specific insolvency regime, creating a risk of loss if the broker-dealer fails. The staff FAQ notes that an Article 8 UCC arrangement may help in some circumstances, but it is not a guarantee. These are staff views, not a Commission rule or Commission-approved statement; the result depends on the actual asset, account agreement, entity and jurisdiction. Have counsel assess those facts rather than treating a provider’s general description as a legal conclusion.

Examine key control, records and independent controls

Identify who controls the private keys, how wallet access is authorized, whether holdings are omnibus or segregated, and how records are reconciled to on-chain and internal balances. Ask what happens when a key is lost, compromised or unavailable, and what recovery procedures exist. SEC staff has highlighted digital-asset key control, irreversibility and recordkeeping as custody-evaluation concerns.

Request any SOC 1 or SOC 2 reports and establish which services, systems, periods and service organizations they cover, as well as any exceptions. The existence of a report does not by itself establish that custody is safe or that the report covers the service and risks relevant to your account. SEC digital-asset custody materials from March 12, 2019 raised questions for public input; those questions should not be mistaken for current legal requirements.

Understand settlement and adviser obligations

Map settlement for exchange, over-the-counter and peer-to-peer transactions: when each side delivers, whether delivery-versus-payment is used, what happens if one side fails, and how irreversible transfers are handled. Non-DVP settlement can leave a party exposed before it receives the corresponding asset or payment.

If the client is an SEC-registered investment adviser, verify with counsel which qualified-custodian and custody-rule obligations apply. Investor.gov says advisers with custody of client funds or securities generally must use a qualified custodian and generally undergo an annual surprise examination, subject to applicable rules and exceptions. Do not assume that a crypto asset or a particular service falls within a specific requirement without analyzing the facts and current rules.

How do you evaluate clearing, settlement and operational controls?

Trace a transaction from execution through final settlement and recordkeeping. For each handoff, name the responsible entity, the asset or cash being transferred, the timing, the reconciliation record and the process for resolving a mismatch. Ask for sample reports and escalation procedures so your operations team can assess whether it can independently reconcile activity.

For traditional securities, compare the clearing and settlement chain and the broker’s handling of failed trades. For digital assets, pay particular attention to transfer authorization, settlement timing and the consequences of an irreversible transfer. In both cases, determine whether the prime broker’s records can be reconciled against independent records and how quickly discrepancies are escalated.

The BIS and CPMI-IOSCO Principles for Financial Market Infrastructures (PFMI) offer useful prompts on legal basis, segregation, custody risk, settlement and default management. PFMI is directed most directly at financial market infrastructures such as payment systems, central securities depositories, settlement systems, central counterparties and trade repositories. A prime broker is not necessarily an FMI, so use relevant principles to examine the broker’s clearing and custody chain without assuming that PFMI directly governs every broker.

What questions reveal conflicts and operational dependencies?

Ask who earns revenue at each point in the service chain and whether an affiliate acts as custodian, execution venue, lender or principal counterparty. Review how securities-lending income, rebates, fees and collateral reuse are handled. Seek clear disclosure of the provider’s roles and the client’s consent or control rights where relevant.

Also ask which services depend on third parties, how the provider monitors those relationships, and what notice or transition arrangements apply if a service or relationship changes. A provider’s own service description may help identify the categories it offers, but it is not independent evidence of performance. For example, Cowen’s prime-brokerage description hosted by AIMA lists services including execution, custody, financing, securities lending, reconciliation, reporting and outsourced trading, while noting that offerings and third-party relationships may change.

What is a practical diligence process?

  1. Define the mandate. List the assets, markets, jurisdictions, expected financing, custody needs, execution channels and operational integrations the institution requires. Separate essential services from optional ones.
  2. Map the entities. For each required function, record the contracting party, asset-holding or controlling entity, any service partner, applicable jurisdiction and governing agreement.
  3. Request evidence against the scorecard. Collect agreements, margin and collateral terms, custody and segregation descriptions, sample reports, reconciliation procedures, control reports, resilience documentation and conflict disclosures.
  4. Run scenario reviews. Test how the arrangements work if collateral value drops, a margin call is disputed, a trade fails to settle, a key becomes unavailable, a service partner fails or the prime broker enters insolvency. Confirm which provisions and procedures apply to each scenario.
  5. Compare only matched offers. Align asset coverage, account structure, services, financing assumptions, settlement model and legal entity before comparing economics or operational convenience. Record unanswered items as open diligence issues rather than treating them as assurances.
  6. Document approval and ongoing monitoring. Preserve the entity map, key contractual terms, evidence reviewed, unresolved risks and escalation contacts. Set review triggers for changes in service partners, legal arrangements, control reports, margin terms or the institution’s own activity.

How should an institution make the final comparison?

Choose the provider whose documented legal structure, controls and service chain fit the institution’s assets and operating model, not simply the one with the broadest service list. Treat legal protections, exposure visibility, settlement mechanics and operational evidence as decision factors alongside financing and access. Where the provider cannot identify the responsible entity, explain the asset treatment, or support a material control claim with evidence, record that uncertainty as a risk requiring resolution before onboarding.
