The business may pay more GST to suppliers than it can offset against GST collected on sales, leaving input tax credit (ITC) unused in its electronic credit ledger. That credit is a tax asset, but it is not the cash already paid to suppliers. A refund may be available for qualifying unutilized ITC, subject to the law, the calculation and the facts of the claim; an accumulated ledger balance does not automatically become cash.
How the rate mismatch ties up cash
From supplier payments to unused credit
A business generally pays GST when it buys taxable inputs and, in turn, collects GST on taxable sales. The tax paid on eligible business inputs can be claimed as ITC and used to offset output tax liability, subject to GST rules. When input rates exceed the rate on the output supply, input-side credits can accrue faster than output tax is available to absorb them.
As an Amazon Associate I earn from qualifying purchases.
Consider a manufacturer buying materials taxed at several rates and selling a finished product taxed at a lower rate. If its input purchases generate ₹385 of ITC in a period but its output tax liability is ₹360, the difference cannot be used to pay that period’s output liability. It remains credit in the tax ledger, subject to applicable rules. The business has already paid GST to its suppliers, while the credit itself cannot be used to pay wages, rent or another supplier.
This is the working-capital effect: money leaves the business to settle input invoices, while some of the corresponding tax value remains available only for tax adjustment or a qualifying refund. It does not mean the government has barred the business from holding ITC. In a written Rajya Sabha answer dated 2 December 2025, Finance Minister Nirmala Sitharaman stated: “The Council has not recommended any blockage of input tax credit on supply of goods.” The practical issue is that an unused credit balance is not equivalent to liquid funds.

Why the cash-flow effect matters
The amount tied up can matter even when the business is profitable. A growing business may need to buy inputs before selling its output; if the tax charged on those inputs is relatively high, its ledger credit can grow as production scales. The resulting cash gap depends on purchase and sales timing, rates, eligible credits, output tax and how quickly any refund is accepted and paid. The GST materials cited here do not quantify an economy-wide total of working capital tied up in this way.
The scale of the effect should therefore be assessed from the taxpayer’s own transactions, not inferred from an illustrative example or a headline percentage. An ITC balance indicates credit recorded in the tax system; it does not by itself establish that the entire amount is refundable or when a refund will reach the bank account.
When unutilized ITC may qualify for a refund
Section 54(3) of the CGST Act provides a refund route for qualifying unutilized ITC accumulated because the rate of tax on inputs is higher than the rate on output supplies, subject to statutory conditions and exceptions. Rule 89(5) prescribes the maximum amount for this inverted-duty route. Eligibility is not automatic: a taxpayer must consider the relevant supply, input classifications, claim period, restrictions and the applicable formula.
The GST Council’s 2018 agenda note explains that the inverted-duty refund addresses ITC left unutilized after available credit has been set off against output tax liability. The route is not a general cash withdrawal facility for every credit balance. In particular, the inverted-duty calculation does not include ITC on input services or capital goods. The Council note is useful for that boundary; for a current calculation, use the definition of Net ITC in the current formula reproduced in the Telangana Commercial Taxes Department’s January 2026 third-edition Handbook on Refunds under GST.

Product and claim-period restrictions
CBIC Circular 181/13/2022-GST explains two prospective changes. First, the formula amended by Notification 14/2022-Central Tax applies to refund applications filed on or after 5 July 2022; applications filed before that date are handled under the earlier formula. Second, the restriction on refunds for specified goods in Chapters 15 and 27 applies prospectively from 18 July 2022.
The restriction is not a blanket exclusion of every product in Chapters 15 and 27. It concerns the specified goods identified under the relevant notification. A claim therefore requires checking the product classification and the notification that applies to the claim period, rather than relying on the chapter number alone.
How Rule 89(5) calculates the maximum refund
The January 2026 third-edition Telangana Commercial Taxes Department handbook reproduces the amended Rule 89(5) calculation as:
Maximum Refund Amount = (Turnover of inverted-rated supplies × Net ITC ÷ Adjusted Total Turnover) − (Tax payable on those inverted-rated supplies × (Net ITC ÷ ITC availed on inputs and input services))

For this rule, Net ITC means ITC availed on inputs during the relevant period. The formula also uses Adjusted Total Turnover and relevant period as defined under Rule 89(4). It is a maximum calculation, not a promise that the amount will be approved or paid. Notifications and rules can change, so a live claim should be checked against the provisions applicable to its filing and tax periods.
What the formula is doing
- The first part allocates Net ITC to turnover from inverted-rated supplies in relation to adjusted total turnover.
- The second part deducts an amount linked to tax payable on those inverted-rated supplies and the ratio of Net ITC to ITC availed on inputs and input services.
- The result is the formula’s ceiling for the refund calculation; eligibility conditions and claim scrutiny still apply.
The components must be drawn from the relevant period and correctly classified. A business cannot safely estimate a claim simply by subtracting output tax from all credits shown in its ledger: the rule uses particular turnover and ITC measures, and the refund route excludes some categories of credit.
GST Council illustration: ₹25 maximum
A 2018 GST Council agenda note illustrates the calculation with inputs taxed at two rates and an output taxed at a lower rate. It assumes output turnover of ₹3,000, purchases of ₹500 of input A taxed at 5%, and purchases of ₹2,000 of input B taxed at 18%. The example calculates ₹25 of ITC on A and ₹360 on B, giving Net ITC of ₹385. At an output tax rate of 12%, output tax is ₹360; the Council example gives a maximum refund of ₹25.

| Item in the Council example | Assumption or result |
|---|---|
| Input A purchases and tax rate | ₹500 at 5% |
| ITC on input A | ₹25 |
| Input B purchases and tax rate | ₹2,000 at 18% |
| ITC on input B | ₹360 |
| Net ITC | ₹385 |
| Output turnover and tax rate | ₹3,000 at 12% |
| Output tax | ₹360 |
| Maximum refund in the illustration | ₹25 |
This is the GST Council’s rules illustration, not a typical result, forecast or guaranteed refund. Its purpose is to show why a large gross input-credit figure does not necessarily translate into a refund of the same size: output tax and the Rule 89(5) calculation affect the maximum.

How to assess a potential claim
A business assessing an inverted-duty balance should separate the tax-credit question from the cash-flow question. The first is whether a refund route applies to the specific supplies and credits. The second is how much of an otherwise qualifying balance could be released, and when. A disciplined review helps avoid treating every ledger credit as claimable.
- Identify the output supplies and period. Determine which taxable supplies are said to have the inverted rate relationship, and establish the relevant claim period and turnover data.
- Check the rate relationship and product classification. Confirm that the applicable input tax rates exceed the output supply rate. For goods potentially covered by the Chapters 15 or 27 restriction, check the specified-goods notification and classification for the relevant dates.
- Separate eligible credit categories. Identify input ITC for Net ITC under Rule 89(5). Do not include input-service or capital-goods credit in this inverted-duty refund calculation.
- Apply the formula for the filing date. Use the Rule 89(5) version applicable to the application. CBIC’s 2022 circular distinguishes applications filed before 5 July 2022 from those filed on or after that date.
- Reconcile the supporting figures. The turnover, tax payable, ITC and period used in the calculation should be traceable to the business’s GST records and underlying transaction documents. Resolve classification or reconciliation differences before relying on the calculated ceiling.
- Check current filing and payment instructions. Confirm current statutory provisions, notifications and administrative instructions before filing. The result is an assessment of a potential maximum, not a substitute for claim processing or approval.
This is a practical review sequence, not a complete filing guide. The cited official materials establish the eligibility boundaries and calculation described above, but the outcome of an individual claim depends on its records, legal facts and the rules in force for that claim.

A written answer to Rajya Sabha Starred Question No. 25, dated 2 December 2025, reports a later measure aimed at reducing the wait for working capital. It says the GST Council’s 56th meeting, held on 3 September 2025, recommended amending the law to provide a provisional refund of 90% for inverted-duty claims. The answer also says that, pending the required Central and State GST Act amendments, CBIC issued instructions to field formations for risk-based provisional refunds of 90% from 1 October 2025.

This is the status reported in that parliamentary answer: it describes a Council recommendation and interim CBIC instructions, not a statement that the recommendation itself amended the Acts. “Risk-based” also matters; the reported 90% is not evidence that every claim automatically receives a provisional payment. Businesses considering a claim should verify the instructions and their implementation for the relevant period and jurisdiction, along with current law.

A provisional payment, where available, is distinct from the final amount established after scrutiny. It can potentially release part of the claim earlier, but the reported percentage should not be treated as the approved amount, an unconditional entitlement or a guaranteed payment date.
How to interpret the balance on the ledger
An accumulated ITC balance can signal a cash-flow strain, but it is not a direct measure of refundable working capital. Some credits may be outside the inverted-duty refund route, output tax affects the formula, product restrictions may apply, and a claim must satisfy the relevant requirements. The business should distinguish three amounts in its analysis: the total credit recorded, the amount that could be considered under the applicable refund route, and the amount ultimately approved and paid.
For finance planning, use a claim-specific estimate rather than assuming an immediate cash release. The Rule 89(5) ceiling, any applicable provisional process, and the actual processing outcome are separate considerations. The official materials cited here provide no economy-wide figure for the working capital impact, and the Council’s ₹25 example should not be generalized to other businesses.
