How GST Revenue Leakage Happens—and How States Can Measure It

GST revenue leakage occurs when tax lawfully due is missed, under-assessed, unpaid, improperly credited, delayed, or not collected. States can measure it only by following cases through distinct stages—from a data mismatch to a validated deficiency, a demand, and money actually recovered. A flagged discrepancy is not, by itself, proof of evasion or a measure of lost revenue.

What counts as GST revenue leakage?

For state-level analysis, leakage is a useful operational term for GST lawfully due but not assessed, paid, transferred, or collected because of a compliance or administrative gap. It can arise in registration, filing, reporting, input tax credit (ITC), enforcement, or recovery. This is not a single universal definition supplied by one official authority; it is a way to organize the failure modes documented in audits.

The word “leakage” should not blur different measures. Report each amount by its status:

Measure What it means What it does not establish
Potential tax gap An estimate of tax that would have been collected against a stated benchmark, using a defined model and assumptions. It is not a sum of audit flags or necessarily an amount recoverable from identified taxpayers.
Risk flag or mismatch An exception found by comparing linked records, such as a return and an e-way bill. It does not prove non-compliance, intent, or a final liability; timing, lawful treatment, and data errors may explain it.
Audit-confirmed deficiency A discrepancy validated as non-compliance within the audit’s scope. It does not mean the amount has been demanded or collected.
Demand or confirmed liability An amount formally pursued or established through applicable procedures. It may be disputed, unpaid, or later changed through appeal or other proceedings.
Recovery Cash received or an adjustment realized by government. It is not interchangeable with the value of flags, deficiencies, or demands.
Arrears Revenue due but unrealized at a specified reporting date. Without age and litigation status, it does not show how much is likely to be collected or why it remains unpaid.

These categories should be reported separately, not added together as if they were independent losses. Each answers a different question: what may be missing, what was checked, what was established, what was pursued, and what reached the public account.

Where GST revenue leakage can occur

Registration and return filing

Revenue visibility weakens when a liable business is absent from registration or registered taxpayers do not file required returns. The Comptroller and Auditor General of India (CAG), in Report No. 7 of 2024 (Indirect Taxes – Goods and Services Tax), noted inconsistent return-filing trends and data inconsistencies. Its report also described limitations in back-end validation and monitoring of filing pendency and registration cancellations. Such control gaps can impede both detection and measurement; they do not by themselves quantify tax lost.

Under-reported turnover or short payment

A taxpayer’s declared liability may not match taxable activity or the amount paid. Useful checks include comparing return liability with payments, investigating material changes between periods, and reconciling reported supplies with corroborating records and e-way bill activity. Each comparison produces a lead for verification, not proof that a taxpayer owes the apparent difference.

Ineligible or unreversed input tax credit

ITC leakage can involve credit claimed beyond what is eligible, credit not reversed when required, or credit claimed even though a supplier has not paid the corresponding tax. Supplier-chain analysis matters because a recipient’s credit claim and the supplier’s tax payment are connected records, not the same transaction viewed in isolation. A mismatch needs examination under the applicable rules and facts; it is not automatically fraud.

E-way bill and movement-control weaknesses

E-way bill records can help identify activity that merits review when compared with returns and other evidence. They do not, on their own, establish that goods moved, that a supply was taxable, or that tax was evaded. A 20 March 2026 Press Information Bureau (PIB) summary of the CAG’s Chhattisgarh audit for FY 2022–23 reported portal gaps that allowed bills to be generated by ineligible entities, including cancelled taxpayers and non-filers. It also described reviewed cases involving multiple bills for one invoice and bills without actual goods movement.

Delayed assessment, enforcement, and recovery

Detection has no fiscal effect unless an issue is reviewed, a defensible demand is raised and sustained where appropriate, and the amount is collected or adjusted. The same PIB summary noted delays in adjustment of tax and penalties in enforcement cases. The CAG’s 2023 State Finances Audit Report for the year ended 31 March 2022 — Government of Jharkhand discusses arrears and amounts held up in courts or appellate authorities. Measuring only the number or value of cases detected misses what happened after detection.

Data, accounting, and settlement effects

Fragmented records, inconsistent definitions, incomplete coverage, or weak validation can cause both missed cases and misleading estimates. States also need to distinguish compliance performance from the effects of accounting periods, tax-base composition, economic changes, and transfers or apportionment. The Jharkhand CAG report describes IGST apportionment to the state where goods or services are consumed. It also covers the statutory compensation framework that operated through March 2022; that historic period should not be presented as a current entitlement.

What audit findings show—and what they do not

The 20 March 2026 PIB release summarizing the CAG’s subject-specific Chhattisgarh audit for FY 2022–23 illustrates why a measurement needs both scope and status. It reported 641 high-value discrepancies identified; 184 cases, or 28.71 per cent, were confirmed as compliance deficiencies involving ₹297.36 crore, and ₹2.46 crore had been recovered so far. The 641 flags are not 641 proven cases, and the confirmed deficiency amount is not the recovery amount. These figures describe the audit’s scope, not the whole Chhattisgarh GST gap.

The same release reported a separate set of 23 compliance deficiencies involving ₹79.18 crore, with ₹41.87 crore recovered. It said further scrutiny of selected taxpayers primarily linked these deficiencies to excess ITC claims, short payment, and inadequate reversals. The release also cited a potential revenue implication of ₹20.34 crore across 29 e-way bill non-compliance cases, and irregular transfer of ITC of ₹2.94 crore in cases involving e-way bills without actual goods movement. “Potential implication” is not the same as cash finally lost or recovered.

A separate historical example shows why receipts need fiscal context. The CAG reported Jharkhand FY 2021–22 SGST receipts of ₹9,557.40 crore against projected revenue of ₹14,070.89 crore under the historic compensation formula, with no compensation provided for FY 2021–22. It also said ₹1,525.63 crore relating to April 2020–March 2021 was provided during 2021–22. These are figures under the compensation arrangement that ended in March 2022, not a description of current policy or proof of leakage.

The same Jharkhand report recorded ₹8,071.97 crore in revenue arrears as of 31 March 2022 across the state’s Commercial Tax and Motor Vehicle Tax departments, of which ₹2,007.25 crore had been outstanding for more than five years. Those amounts cover both departments and are not GST-only.

No harmonized national GST tax-gap or revenue-leakage figure is established by these cited official materials. Gross collections, a state’s own receipts, and audit-detected discrepancies answer different questions and cannot substitute for a modeled tax-gap estimate.

How a state can measure leakage responsibly

  1. Define the question and boundary. Specify the tax components, periods, taxpayer groups, geography, and legal-liability benchmark. State whether the output is a modeled risk estimate, audit-confirmed deficiency, demand, or collection. A figure without these boundaries is difficult to interpret or reproduce.
  2. Link relevant records under lawful access and governance. Reconcile registration status, returns and declared liability, payments, ITC claims and reversals, e-way bills, audit and enforcement cases, demand ledgers, collections, arrears, and Finance Accounts where available. Document coverage, definitions, and cut-off dates for every dataset. These are relevant audit domains, not a guarantee that every state currently has every dataset in a usable form.
  3. Follow a risk-to-recovery funnel. Count and value exceptions flagged, cases selected, cases reviewed, deficiencies confirmed, demands raised or sustained, amounts recovered, and sums still outstanding or under appeal. Calculate stage-to-stage conversion rates and time to resolution. The Chhattisgarh audit figures demonstrate the value of separating discrepancies, confirmed deficiencies, and recovery rather than collapsing them into one total.
  4. Use complementary estimation methods.
    • Bottom-up: extrapolate validated audit findings from a documented sample, with an explanation of how cases were selected and how representative the sample is.
    • Top-down: estimate expected liability from economic or sector data and compare it with net receipts, explaining how the benchmark and assumptions were constructed.
    • Compliance-gap tracking: monitor identified risks in filing, payment, and credit separately, then measure how much is validated and resolved.

No single approach should be presented as definitive. The cited official materials support audit-based scrutiny but do not establish a nationally standardized state tax-gap methodology; these methods are measurement-design options, not an official prescription.

  5. Validate exceptions before assigning liability. Check taxpayer-level evidence, applicable law, tax period, and jurisdiction, and document the officer’s decision. Separate timing or settlement differences, lawful credits, corrections, and disputed assessments from sustained non-compliance.
  6. Publish definitions and uncertainty. Disclose denominators, selection rules, exclusions, reporting period, appeal status, and recovery cut-off. For modeled estimates, show assumptions and a confidence or sensitivity range. Compare states only where scope and definitions are genuinely comparable.
  7. Track controls as well as money. Useful operational measures include follow-up of non-filers, resolution of ITC exceptions, review of e-way bill risks, aging of arrears, realization of demands, and remediation of system-control weaknesses. These measures help explain whether administrative processes are improving, even when collections shift for reasons unrelated to enforcement.

How to compare states without misleading readers

Raw totals tend to favor larger economies and can be distorted by differences in audit coverage, economic mix, administrative data, and settlement. A defensible comparison should align the reporting period and definitions, then show the scope alongside the result.

  • Compare data coverage and audit scope, not just amounts detected.
  • Express risk flags against a defined taxpayer or transaction base where the denominator is available.
  • Show what share of flags was reviewed and what share was validated.
  • Report confirmed demand and realized recovery as separate shares.
  • Include time to assessment and recovery, plus arrears by age and litigation status.
  • Describe control quality and documentation limitations that affect comparability.

State receipts also reflect apportionment, transfers, timing, tax-base composition, and economic conditions. A fall in gross receipts or a low ranking is not evidence of leakage unless these factors are reconciled and a comparable benchmark is defined.
