They become part of an attack when a protocol lets temporary capital exploit a weakness in its pricing, accounting, governance, or other logic.
What makes a flash loan possible—and what makes it dangerous?
A flash loan packages borrowing, use of the borrowed assets, and repayment into one atomic transaction. If the required repayment condition is not met, the transaction does not complete as intended. ERC-3156, an Ethereum Improvement Proposal, specifies a standard interface for flash loans; implementations determine their own applicable terms.
This structure has legitimate uses, including arbitrage, collateral swaps, and refinancing. It also lets a borrower temporarily command substantial capital without first supplying ordinary collateral. That capital can amplify an exploit when several protocol actions can be composed before the transaction ends.
The loan itself is not the vulnerability. The key questions are what state the temporary capital can change, what protocol action can read that changed state, and whether the attacker can use it to extract value before the transaction completes.

How do flash-loan attacks work?
Attackers may combine borrowed assets with trades, deposits, borrowing, withdrawals, or calls to other contracts. The exact sequence depends on the flaw. Three broad patterns help explain the risk:

Price and oracle manipulation
A common route is to borrow assets, trade in a shallow or otherwise manipulable market, and then interact with a protocol that reads the moved spot price. If that protocol overvalues collateral or miscalculates a position, the attacker may be able to borrow or withdraw more than the assets justify. The borrowed capital is an amplifier; the exploitable weakness is the protocol’s dependence on a price that can be changed at the relevant moment.
Ethereum.org’s smart-contract security guidance recommends reducing reliance on a single manipulable market. It discusses combining multiple sources and using a time-weighted average price (TWAP), which reflects prices over an observation period rather than only a recent trade. Ethereum.org says: “Choosing longer time periods protects your protocol against price manipulation since large orders executed recently cannot impact asset prices.” This is a mitigation, not a guarantee: the observation window, source independence, market liquidity, and integration into the protocol all matter.

Governance voting
If voting power is measured while tokens can be borrowed temporarily, a large loan may give an attacker influence they do not hold over time. Review the full path from proposal creation through voting, any timelock, and execution. Separating these stages can make it harder for same-transaction voting power to produce an immediate change, but the design must be assessed as a whole.

Accounting and contract logic
An oracle-only review misses other risks. A protocol may contain an unsafe assumption in a lending market, automated market maker (AMM), vault, token-valuation routine, or cross-protocol interaction. For example, an assessment should trace whether one transaction can alter a price or balance, affect share accounting, borrow against the resulting state, and withdraw before conditions normalize. The particular failure depends on the contracts; do not assume that every protocol has this sequence or flaw.
How to assess a protocol’s flash-loan risk
Review the system as a chain of state changes and value-extraction opportunities, not just as a collection of audit badges. For each asset and important action, ask what can change in one transaction, which contract reads that change, and what value can leave the protocol as a result.

1. Map price sources and market depth
- List every price used for collateral valuation, borrowing, liquidation, minting, or withdrawal.
- For each price, identify whether it comes from one pool, a spot observation, a time-weighted observation, or multiple sources. Check whether multiple sources are genuinely independent.
- Consider the depth and liquidity of the relevant markets: could a large trade move the price enough to change protocol behavior?
- Inspect the observation window and how the protocol handles stale, unavailable, or conflicting prices.
These checks follow the oracle risks and mitigations described in Ethereum.org’s smart-contract security guidance. A TWAP or multiple feeds can reduce reliance on an easily moved spot price, but their effectiveness depends on their specific design and market conditions.
2. Trace atomic state changes
- Follow the transaction path across the protocol’s own contracts and any external contracts they call.
- Ask whether a temporary balance, donation, trade, or deposit can change a price, share calculation, or eligibility check.
- Check whether borrowing, minting, liquidation, or withdrawal can consume that changed state before the transaction ends.
- Examine behavior under unusually large temporary balances and multiple contract calls, rather than reviewing each action in isolation.
The objective is to find unsafe assumptions about action order and changing state. OWASP Smart Contract Security’s “SC04:2026 Flash Loan–Facilitated Attacks” addresses this broader attack surface.
3. Examine governance timing and voting rules
- Determine how voting power is counted and when the protocol records it.
- Compare proposal, voting, timelock, and execution stages. Look for safeguards that prevent newly acquired, short-lived voting power from immediately changing protocol behavior.
- Check what a successful proposal can change and whether execution can move funds or alter risk controls.
Governance risk depends on the whole process, not just the number of tokens needed to vote. OWASP’s flash-loan security guidance includes governance as an attack surface to consider.

4. Review lending exposure
- Inspect loan-to-value (LTV) ratios and liquidation thresholds for relevant assets. Aave’s “Risks” documentation identifies these as protocol risk parameters.
- Look at how much can be borrowed against volatile or thinly traded collateral, and how assets are onboarded.
- Consider whether a price distortion could affect both the value assigned to collateral and the amount a user can borrow against it.
Risk limits can constrain exposure, but their usefulness depends on the assets, valuations, and protocol configuration in question.
5. Assess audits and operational controls
- Read audit scope, findings, and remediation status; determine which contracts and versions were reviewed.
- Review upgrade permissions, key custody, and multisig arrangements, including who can act and what safeguards apply.
- Look for monitoring and a defined incident-response process. Consider how the team could respond if an exploit or abnormal market move occurs.
OpenZeppelin’s “Four Layers of DeFi Risk: A Security Framework for Financial Institutions” emphasizes that code audits do not cover every operational risk. An audit is evidence about reviewed code, not proof that a protocol is safe.
6. Compare protocols on the same dimensions
When comparing protocols, use the same questions for each one rather than treating an audit count or a single security feature as a verdict:

- How independent and manipulation-resistant are price sources, and how deep are collateral markets?
- Can atomic interactions produce unsafe accounting results or immediate withdrawals?
- How are voting power, governance delays, and proposal execution handled?
- What lending limits apply, and how are collateral assets selected?
- What did audits cover, which issues were fixed, and what monitoring and response controls exist?
These dimensions support a structured assessment; no one item, or combination of listed safeguards, guarantees safety.

Two published figures illustrate different aspects of flash loans and should not be conflated:
- A 2025 joint report by the European Banking Authority and European Securities and Markets Authority estimates that approximately 20% of value theft from DeFi protocols corresponds to flash-loan attacks. This is the report’s approximate estimate, not a timeless rate or a figure for every protocol.
- A 2025 Bank of Canada staff discussion paper reports over US$2 trillion in flash-loan lending activity on EVM-compatible blockchains in 2024. This measures lending activity, not attack losses; it reflects the scale of use, including legitimate uses.
Which defenses help, and what do they leave unresolved?
Longer time-weighted price observations and multiple price sources can make short-lived spot-price manipulation more difficult or reduce dependence on one market. Their effect depends on the observation window, market depth, source independence, and how the protocol uses the data. Lending limits can constrain exposure to risky collateral, governance procedures can limit the influence of temporary voting power, and audits can identify issues within their scope.
None of these measures covers every path. A protocol can have a robust oracle design and still have unsafe accounting or governance logic; an audit does not replace monitoring, sound key management, or incident response. Assess how the controls work together against the specific state changes and value flows in the protocol.
