When the Federal Reserve changes its target for the federal funds rate, it changes the starting point for borrowing, saving and investment returns—not every rate in the economy by the same amount. The decision works through expectations, market yields, company financing costs and risk premiums. Stocks may rise or fall, existing fixed-rate bond prices generally move opposite to yields, and “cash” behaves differently depending on whether it is a bank deposit, a money market mutual fund or a short-term Treasury security.
The most important distinction is timing: markets often adjust before the Federal Open Market Committee (FOMC) announces a move because investors trade on expectations. The effect on a household portfolio therefore depends on the asset’s rate exposure, maturity, liquidity, credit risk and holding period.

What rate the Fed changes—and how it reaches your portfolio
The FOMC sets a target range for the federal funds rate, the overnight unsecured rate at which banks and other eligible institutions lend reserve balances. Households do not borrow at this rate directly. The Federal Reserve uses administered rates and market operations to keep trading near the target range, and it can also use guidance about the likely path of policy.

The main transmission channels
- Short-term market rates. Treasury-bill, commercial-paper and other overnight-linked rates usually move closely with the federal funds rate. Floating-rate loans can reprice relatively quickly.
- Expectations for future policy. A longer-term yield reflects investors’ estimates of future short-term rates, inflation and economic growth, plus compensation for risk. A change in the expected path can move five-, 10- or 30-year yields even when the current target is unchanged.
- Credit and financial conditions. Banks and investors reassess how much risk they will take and what spread they require over government rates. Corporate borrowing costs, lending standards and asset valuations can all change.
- Spending and earnings. More expensive credit can reduce household and business spending; easier credit can support it. Those changes affect expected company revenue and cash flow.
Because these channels operate through prices and expectations, an FOMC announcement that was fully anticipated may produce little immediate movement. A surprise, a change in the statement or a new signal about future decisions can matter more than the size of the target-rate move itself. The Federal Reserve’s broader discussion of short- and long-term channels is available in The Fed Explained: What the Central Bank Does.
How do Fed rate hikes affect stocks?
A rate hike is often a headwind for stock valuations, but it is not a mechanical rule that stocks must fall on announcement day. Four forces can push in different directions.
1. Discount rates reduce the present value of future cash flows
Investors value a share partly by discounting expected future cash flows back to today. When market interest rates and the return available on relatively safe assets rise, the discount rate used in that calculation can rise too. A higher discount rate lowers the present value of distant cash flows, all else equal. Companies whose valuations rely heavily on profits expected many years in the future can therefore be especially sensitive to changes in long-term yields.

2. Financing costs can change expected earnings
Higher rates can increase interest expense on new or floating-rate debt, make refinancing harder and reduce customers’ ability to finance purchases. Lower rates can ease those pressures. The effect varies by company: a business with substantial cash may earn more interest when short-term rates rise, while a highly leveraged business may face larger costs.

3. The decision contains economic information
Investors interpret a policy move as a signal about inflation, growth and the Fed’s reaction function. A hike may be viewed as evidence that inflation is persistent, which can hurt valuations, or as confirmation that economic demand is strong, which may support earnings. A cut may signal an improving inflation outlook or concern about weakening growth. The same rate move can therefore have opposite effects in different conditions.
4. Risk premiums and the size of the surprise matter
Stocks are priced relative to many alternatives, not just the federal funds rate. If investors become more worried, they may demand a larger risk premium and pay less for shares. If uncertainty falls, that premium can shrink and offset some of the effect of higher discount rates. What was already priced in before the meeting is as important as the announced change.
A 2026 Federal Reserve Board discussion paper by Benjamin Knox and Annette Vissing-Jorgensen reviews these channels and cautions against treating a policy shock as one fixed rate-to-stock relationship. In its summary of an earlier FOMC-cycle study, the paper reports an average 11.5-basis-point even-week excess-return difference for the S&P 500 during the 1994–2016 sample, but an opposite average pattern in the 2017–2021 sample. That statistic is a historical, sample-specific result—not a forecast or a reliable market-timing signal. The paper is preliminary Finance and Economics Discussion Series research; its authors say it is circulated to stimulate discussion and that its conclusions do not necessarily represent the views of the Federal Reserve Board. What happens to bonds when interest rates rise?
For an existing fixed-rate bond, the basic relationship is inverse: when market yields rise, its price generally falls; when market yields fall, its price generally rises. The bond’s coupon payment is fixed. If newly issued bonds begin offering higher yields, an older bond must sell at a discount to give a new buyer a competitive return. If new yields fall, the older, higher coupon becomes more valuable and its price can rise.

A simple numerical illustration
The SEC’s illustration uses a hypothetical 10-year Treasury bond with a 3% coupon. After market rates fall from 3% to 2% and one year passes, the example price is $1,082. If market rates instead rise from 3% to 4%, the example price is $925. These are calculated examples, not current market quotations or a general forecast. The SEC explains the relationship in Fixed Income Investments: When Interest Rates Go Up, Prices of Fixed-Rate Bonds Fall.
Yield to maturity moves with the market price
When a bond’s price changes, its yield to maturity changes even though the coupon does not. A lower purchase price raises the return implied by the remaining coupons and principal repayment; a higher price lowers it. This is why an owner can see a loss on a bond’s quoted market value after a rate increase without the issuer having missed a payment.
Maturity determines interest-rate sensitivity
Longer-maturity bonds generally have greater interest-rate risk than otherwise similar shorter-maturity bonds. Their prices incorporate cash flows farther in the future, so a given change in discount rates has more time to affect value. Bonds with shorter maturities usually experience smaller price changes for the same yield move, although credit quality and the bond’s coupon also matter.

Holding to maturity does not remove every risk
If an individual bond is held to maturity and the issuer makes the promised payments, interim price quotations may matter less to an investor who does not need to sell. Selling before maturity exposes the owner to the market price at that time. Government backing of promised payments does not guarantee the resale price, and a bond fund has no maturity date for your shares: its net asset value continues to fluctuate as portfolio yields and prices change.

Do interest-rate cuts make savings accounts pay less?
Often, but not by a universal amount or on a universal schedule. A bank deposit account is a contract set by the institution, account type and competitive conditions. Some banks change variable deposit rates soon after a Fed move; others adjust slowly, partially or not at all. The available evidence does not establish a single pass-through percentage or timetable, so do not assume a deposit rate will rise or fall by exactly the number of basis points in the FOMC decision.
Terms, minimum balances, promotional periods and the bank’s funding needs can all affect the rate you receive. A savings account, checking account, certificate of deposit and similar deposit products can respond differently. Check the account’s current disclosure rather than using the federal funds target as a promised quote.

“Cash” covers products with different legal structures and rate exposures. Separate them before judging the effect of a hike or cut.
| Cash-like holding | What usually transmits the Fed change | Liquidity and value considerations |
|---|---|---|
| Bank deposit account | The institution sets the rate; changes can be partial, delayed or different across account types. | A deposit is not a money market mutual fund. Review the account’s insurance coverage, terms and withdrawal rules. |
| Money market mutual fund | Income generally reflects short-term securities and therefore tends to adjust as short-term market rates change. | It is an investment, not a bank deposit; it is not FDIC-insured, has fees and carries investment risk. |
| Short-term Treasury bill or similar security | Market yields typically move closely with short-term policy rates, subject to expectations, supply, demand and maturity. | The security’s market price can move before maturity; reinvestment rates change when maturing proceeds are invested again. |
Money market mutual funds are not bank accounts
A money market fund invests in short-term securities and generally passes changes in short-term income through its yield over time. The SEC’s Money Market Funds: Investor Bulletin stresses that a fund is a mutual fund, not a deposit account. It is not FDIC-insured, its fees reduce the return, and its investments carry risk. A stable share price in some funds should not be described as eliminating all possible loss.

Short-term government securities still have timing risk
Treasury bills and similar instruments usually respond promptly to expectations for the path of short-term rates. A bill bought today locks in its own maturity yield; when it matures, the rate available for reinvestment may be higher or lower. If you sell before maturity, its market price can differ from the purchase price.
Why markets can move before the FOMC announcement
Investors continuously update probabilities for future policy. If economic data or Fed officials’ comments make a hike more likely, Treasury yields, stock prices and credit spreads can adjust before the meeting. The formal decision then confirms, exceeds or falls short of those expectations. A widely expected move may have little additional impact, while an unexpected change in the statement or projected path can move several asset classes at once.
This is also why a longer-term Treasury yield does not simply equal today’s federal funds target. It reflects expected future short-term rates, inflation expectations, growth prospects and a term premium. Two FOMC decisions of the same size can produce different 10-year yields and different stock reactions if the economic backdrop or expected path differs.

- Identify the legal product. Separate shares, an individual bond, a bond fund, a bank deposit, a money market fund and a Treasury bill. “Cash” alone is too broad.
- Check the rate that actually matters. For stocks, examine discount rates, debt costs and expected earnings. For bonds, compare the bond’s fixed coupon and maturity with current market yields. For deposits, read the institution’s stated rate and terms. For a money market fund, review portfolio yield and expenses.
- Measure the time horizon. Longer bond maturities usually mean more price sensitivity. A near-term spending need makes liquidity and value stability more important than chasing a changing yield.
- Ask what is already priced in. Look at the market’s expectations and the Fed’s communication, not only the headline target-rate change.
- Separate price risk from income risk. A bond can lose market value while continuing to pay its coupon; a deposit rate can remain stable while market yields move; a money market fund’s income can change as securities mature.
- Avoid treating one historical reaction as a rule. The direction and size of stock, bond and cash responses depend on the shock, the economy and the asset’s specific structure.
Portfolio effects at a glance
| Asset or holding | Primary rate-sensitive mechanism | Typical effect of higher rates | Key qualification |
|---|---|---|---|
| Stocks | Discount rates, earnings expectations, financing costs and risk premiums | Can pressure valuations and some earnings, but prices may rise or fall depending on the economic signal and surprise. | No guaranteed same-day direction. |
| Existing fixed-rate bonds | Fixed coupon compared with newly available market yields | Prices generally fall as comparable yields rise. | Longer maturities usually have greater sensitivity; selling early realizes the market price. |
| Money market mutual funds | Income from short-term securities | Yield generally increases as short-term rates rise and decreases as they fall. | Investment risk, fees and no FDIC insurance. |
| Bank deposits | Institution-set account rate and terms | May rise, fall, lag or move partially. | No universal pass-through rule. |
| Treasury bills | Short-term market yields and expectations | Newly issued yields often rise; existing bill prices adjust. | Reinvestment and early-sale prices depend on market conditions. |
The Fed changes a policy lever, not a guaranteed return for any one holding. A useful analysis starts with the exact product, its maturity and liquidity, then considers what the decision says about future rates, inflation, growth and risk. Current target ranges, market yields, deposit rates and fund yields change continually and should be checked at the time you make a decision.
