How employee stock options work when you leave a company

When you leave a company, unvested stock options are commonly forfeited, while vested options usually remain exercisable only until the deadline in your plan and grant agreement. That deadline is not automatically 90 days. The 90-day rule is mainly an ISO tax concept, not a universal contract term.

This guide covers U.S. federal rules. Your plan documents control the contractual deadline, and your tax result also depends on the option type, exercise date, sale date, state or local rules, and your individual facts.

What happens to your options when employment ends

Unvested options are usually forfeited

Vesting and exercise are separate events. Vesting determines how many options you have earned; exercise is the later purchase of shares at the strike price. In the plain-vanilla pattern described by the SEC staff, options that have not vested by the termination date are forfeited. Your plan may contain special provisions, but only the plan and award agreement can establish an exception.

Vested options can survive termination but still expire

Vested options may remain exercisable after you leave, but only for the post-termination period stated in the governing documents. If you do not complete an exercise by that contractual expiry date, the option can disappear even though it was fully vested. The company’s equity portal, a termination notice, or a manager’s statement is not a substitute for reading the plan and grant agreement.

The 90-day idea is not a universal deadline

SEC Staff Accounting Bulletin No. 107 uses a plain-vanilla example in which post-termination exercise is “typically 30-90 days.” That is a qualified accounting example, not a law or a survey of all employers. Some plans use a different period, and some provide different treatment for retirement, death, disability, or other specified departures. Treat the range as a prompt to check your documents, not as your personal deadline. Read the SEC staff explanation.

Identify the facts that control your decision

Before deciding whether to exercise, assemble the following information for every grant:

  1. Termination date: Find the date the plan uses, which may be the last day worked or another defined employment date.
  2. Vested share count: Confirm the number vested as of that date and whether any pending vesting event is cancelled.
  3. Contractual expiry date: Apply the plan’s post-termination rule to the termination date. Do not infer it from a general company policy or from the 90-day phrase.
  4. Strike price: Record the price per share and multiply it by the vested shares you would exercise.
  5. Option classification: Determine whether each grant is an incentive stock option (ISO) or a nonstatutory option (NSO). The grant agreement and plan should identify this.
  6. Exercise mechanics: Check the required notice, payment method, tax withholding, broker instructions, and any company approval steps. An exercise is not complete until the plan’s required process is finished.
  7. Liquidity information: Determine whether the shares can currently be sold, whether transfer restrictions apply, and whether a company tender offer or other permitted liquidity event exists. Private-company shares may have no immediate market.

ISO and NSO: why the classification matters

The IRS calls an option granted under an incentive stock option plan a statutory option. Options outside an ISO or employee stock purchase plan are generally nonstatutory. The label affects when income is recognized and which holding-period rules may apply.

Feature ISO NSO
General tax character Statutory option treatment can apply if the federal requirements are met. Nonstatutory option treatment applies; it does not receive ISO statutory treatment.
Exercise under regular income tax Generally no regular taxable income at exercise, although an alternative minimum tax (AMT) adjustment may arise. For most options without a readily determinable fair market value at grant, the spread is compensation income at exercise.
Employment timing Federal law generally requires employment through the date three months before exercise; the specified disability exception uses one year. The ISO employment test does not apply, but the contract still controls whether and when exercise is permitted.
Later sale Favorable statutory disposition treatment generally requires the later of one year after share transfer or two years after grant. Sale timing follows ordinary income, capital-gain, basis, and holding-period rules applicable to the transaction.

The IRS summarizes the valuation issue this way: "Most nonstatutory options don’t have a readily determinable fair market value." See IRS Topic no. 427, Stock options.

Leaving can affect ISO tax status without changing the contract

Under 26 U.S.C. § 422, an ISO generally must be exercised while the holder is an employee or no later than three months after employment ends. The specified disability rule uses a one-year period. If you exercise after the applicable employment period, that exercise may not receive statutory ISO treatment. This federal tax test does not extend the contractual expiry date; your plan can require exercise sooner.

Tax consequences at exercise

NSO exercise usually creates compensation income

For most NSOs that did not have a readily determinable fair market value when granted, the IRS generally includes the fair market value of the shares received at exercise minus the amount paid as income at exercise. The difference is commonly called the spread. The employer may report compensation and may require withholding or a payment arrangement before issuing shares. Your cost basis generally incorporates amounts included as compensation, so retain the exercise statement and payroll records.

ISO exercise can create AMT exposure

An ISO exercise generally does not produce regular taxable income immediately. However, the spread can be an AMT adjustment when the shares become transferable or cease to be subject to a substantial risk of forfeiture. You may therefore owe AMT even though no regular income tax is due at exercise. Regular-tax basis and AMT basis can differ; keep separate records for the shares, exercise price, spread, and dates.

Employment timing and reporting are separate questions

An option may remain contractually exercisable after you leave while no longer qualifying for ISO statutory treatment under the federal employment test. Conversely, an option can qualify for ISO treatment but still expire because the plan’s post-termination deadline arrives. Confirm both issues independently rather than using the tax rule as an assumed exercise extension.

What happens when you sell the shares

ISO holding periods

For the general favorable ISO disposition rules, the shares must be held through the later of one year after transfer to you and two years after the option grant date. Both clocks matter. Selling before the later date is a disqualifying disposition.

Disqualifying dispositions can change the income mix

With a disqualifying ISO sale, ordinary income can apply up to the relevant exercise spread. Any remaining gain may be capital gain, subject to the applicable tax rules and holding period. The exact calculation depends on the sale price, exercise price, fair market value, and dates, so use current IRS instructions or individualized tax advice rather than a shortcut formula.

Check basis reporting before filing

For options granted on or after January 1, 2014, the IRS cautions that Form 1099-B may omit compensation previously included in your basis. You may need to adjust the basis on Form 8949 so that the same income is not taxed twice. Keep the grant notice, exercise confirmation, payroll reporting, Form 3921 if issued for an ISO, sale confirmation, and your AMT calculations. IRS Publication 525 explains the federal treatment and basis issues.

How to decide whether exercising is sensible

Exercise is a cash-and-risk decision, not an automatic benefit of having vested options. Evaluate these questions before the deadline:

  • Cash required now: What is the strike price multiplied by the shares, plus any withholding, fees, and tax reserve?
  • Tax at exercise: For an NSO, estimate compensation income on the spread. For an ISO, model the possible AMT adjustment and maintain both regular and AMT basis records.
  • Ability to sell: Can you sell the shares immediately, or could your cash remain tied up for years? Private-company shares can be restricted or illiquid.
  • Concentration and downside: Could losing the exercise cash materially affect your emergency fund, debt payments, or diversified investments?
  • Intended holding period: If you want ISO holding-period treatment, can you hold through the later one-year and two-year tests without needing the money?
  • Expiration risk: How much time remains, and what happens if the transaction is delayed by paperwork, funds transfer, or company approval?
  • Information quality: What fair market value, tender-offer information, or financial disclosure is actually available? Federal tax sources do not establish a company’s future value or liquidity.

Do not treat the spread between a private valuation and the strike price as a guaranteed return. A paper value can change, and there may be no buyer when you need cash.

A practical exercise workflow

  1. Download the documents: Save the current equity-plan text, each grant agreement, vesting schedule, and any termination notice.
  2. Reconcile the numbers: Match the vested count and strike price in the documents to the equity portal. Ask the plan administrator to resolve discrepancies in writing.
  3. Calculate the transaction: Separate the exercise price, withholding or payroll amount, fees, and a reserve for possible federal, state, and local tax.
  4. Model the tax paths: For an NSO, estimate compensation income at exercise. For an ISO, model regular tax and AMT and test the intended sale date against the holding periods.
  5. Confirm liquidity and restrictions: Read transfer legends and company policies. Ask whether a permitted sale window, tender offer, or repurchase right exists, without assuming one will occur.
  6. Obtain individualized advice: A tax professional familiar with equity compensation can apply your state, local, filing-status, and prior-year AMT facts. The federal sources here do not calculate your personal liability.
  7. Submit early: Follow the portal’s notice, payment, and signature steps with enough time for funds to clear and the company to process the exercise before expiry.
  8. Store a permanent file: Keep confirmations showing the exercise date, shares issued, price paid, compensation reported, withholding, basis, and any AMT adjustment.

Worked examples

Vested NSO with an immediate income event

Assume 1,000 vested NSOs have a $2 strike price and the shares are valued at $10 when exercised. The exercise payment is $2,000, and the spread is $8,000. For a typical NSO without a readily determinable grant-date value, that spread is generally compensation income at exercise. If the shares cannot be sold, you may owe tax before receiving cash from a sale.

ISO with a potential AMT adjustment

Assume the same 1,000 shares and $2 strike price, but the grant is an ISO. Regular taxable income generally is not created at exercise, yet the $8,000 spread can be an AMT adjustment when the shares become transferable or lose their forfeiture risk. Holding the shares through the later one-year-after-transfer and two-years-after-grant tests may preserve favorable statutory disposition treatment, but it also extends your market and liquidity risk.

Vested does not mean exercisable forever

Suppose an employee leaves with 500 vested options and the agreement permits exercise only through a stated post-termination date. If the employee waits past that date, all 500 can expire even though they vested. The result follows the contract, not a general assumption about 90 days.

Common mistakes and how to avoid them

  • Assuming every deadline is 90 days: Read the award-specific expiry clause and obtain the date in writing.
  • Counting unvested options as assets: Recalculate the vested balance as of the plan’s termination date.
  • Confusing a tax rule with a contractual right: The ISO employment period does not extend an option’s plan deadline.
  • Ignoring cash-flow risk: Include exercise cost, withholding, possible AMT, and the possibility that shares cannot be sold.
  • Failing to preserve basis records: Reconcile employer, broker, and tax forms; correct Form 1099-B basis omissions on Form 8949 when required.
  • Treating a private valuation as cash: A quoted fair market value does not guarantee a buyer, a sale window, or a future price.

What these rules do—and do not—tell you

The federal sources establish general tax mechanics and statutory requirements; they do not determine your employer’s plan language, whether your grant is still exercisable, state or local tax, non-U.S. tax, or the eventual value of private-company shares. Verify the tax-year instructions that apply when you file. Read IRS Publication 525, IRS Topic no. 427, and 26 U.S.C. § 422 alongside your plan documents, and obtain professional advice for a decision involving significant cash or tax exposure.
