The Fed’s balance sheet affects interest rates through two different channels: administered rates, especially interest on reserve balances (IORB), do most of the day-to-day steering of short-term rates when reserves are ample; changes in the Fed’s asset holdings alter the supply of bank reserves and can influence longer-term yields. Inflation is affected indirectly, through borrowing costs, financial conditions, and demand—not by a mechanical link between the balance-sheet total and prices.
The policy rate and the balance sheet do different jobs
The Federal Open Market Committee (FOMC) sets the target range for the federal funds rate as part of monetary policy. The Fed’s balance sheet is an accounting record of its assets and liabilities, but it is also one way the central bank implements policy. These roles overlap without being identical: an FOMC decision about the desired stance is different from an operational decision about how to maintain control of overnight rates.

In the current ample-reserves framework, the Fed primarily steers overnight interest rates through administered rates. IORB—the interest rate paid on eligible institutions’ reserve balances at the Fed—is a key reference point for banks deciding whether to lend funds overnight. When reserves are ample, the Fed does not need to adjust their quantity precisely each day to keep the federal funds rate under control. As reserves become less abundant, money-market rates can react more strongly to changes in their supply and to daily payment flows.

They can change reserve availability and affect how smoothly short-term rate control works. Purchases of longer-term securities can also influence longer-term yields by changing how much duration risk private investors hold. Neither effect means the balance-sheet total is itself a rate-setting dial.

What is on the Fed’s balance sheet?
The Fed’s assets include securities and loans or other assets acquired through its operations. Its liabilities include reserve balances held by eligible institutions, currency in circulation, the Treasury General Account (TGA), and overnight reverse-repurchase balances, among other items. The accounting relationship is that assets equal liabilities plus capital. As the Federal Reserve Board puts it in its “Questions and Answers on Policy Normalization,” updated December 12, 2025: “The Federal Reserve’s assets always equal its liabilities plus capital; when assets are reduced, some liability items must also fall.”
Reserve balances are banks’ deposits at the Fed and a liability on the Fed’s books. Eligible institutions use them for payments, liquidity management, and regulatory purposes. They are not a pile of cash that the Fed lends directly to households. When the Fed buys a security, it pays by creating a liability, typically crediting reserve balances. When a security matures without being replaced, the Fed’s asset total declines, and a liability generally falls as the payment settles.
The liability that changes is not necessarily reserves, dollar for dollar, at the same moment. Currency demand, movements in the TGA, reverse-repo balances, and other cash flows affect how the accounting adjustment is distributed and timed. For example, Treasury receipts and payments can move the TGA balance and shift reserves around tax dates or Treasury settlement dates. A change in securities holdings is therefore an important clue about reserve supply, but not a complete, real-time measure of it.

How balance-sheet changes reach money-market rates
When reserves are ample
With ample reserves, a modest fluctuation in reserve supply usually does not require the Fed to fine-tune the quantity each day to keep overnight rates near its intended level. IORB helps anchor banks’ short-term lending decisions. In this setting, a gradual reduction in securities holdings can lower reserves without immediately disrupting rate control.
When reserves approach scarcity
If reserves become less abundant relative to banks’ demand, institutions may compete more actively for overnight funding. Money-market rates can then become more sensitive to reserve changes, payment flows, and settlement timing. The Fed may need to add reserves or use facilities to support orderly money markets and maintain control of short-term rates.
“Ample” is not a published fixed reserve threshold that applies forever. It describes a range of conditions in which short-term rates are only modestly sensitive to variations in reserve supply. The amount needed can change with bank behavior, the financial system, and other Fed liabilities. The Federal Reserve Bank of New York’s March 26, 2026 explainer, “Reflections on the Early Days of Reserve Management Purchases and the Maintenance of Ample Reserves,” describes the range and indicators used to assess reserve conditions.

QE, reserve-management purchases, and QT are not interchangeable
All three involve the Fed’s securities holdings, but their purposes and expected channels differ. In particular, buying securities to maintain ample reserves is not automatically a new round of quantitative easing (QE).

| Operation | Main purpose | Typical assets and channel | What it says about the policy stance |
|---|---|---|---|
| QE or policy-accommodation purchases | Ease broader financial conditions and put downward pressure on longer-term rates. | Typically longer-term Treasuries and agency mortgage-backed securities (MBS). Purchases remove some duration risk from private investors, which can lower term yields. | Intended as a monetary-policy accommodation tool. |
| Reserve-management purchases | Maintain ample reserve balances and support control of short-term rates. | Treasury bills and other short-term Treasuries. Purchases supply reserves as other liabilities grow; they are not intended to provide broader macroeconomic accommodation. | Fed officials distinguish these operations from a change in the policy stance. |
| QT, or balance-sheet runoff | Reduce securities holdings by allowing principal payments to mature without reinvestment above specified caps. | As assets run off, reserves typically decline, although other liabilities and cash flows affect the path. Less Fed demand can also leave more securities and duration risk with the public. | Runoff is a balance-sheet process; its effects on financial conditions do not translate one-for-one into a change in the policy rate. |
Vice Chair Philip N. Jefferson made the distinction explicit in a January 16, 2026 speech on monetary-policy implementation: “These purchases do not have any implications for the stance of monetary policy.” He was referring specifically to reserve-management purchases, not to all Fed asset purchases. QE is intended to ease financial conditions, commonly through purchases of longer-term securities; reserve-management operations serve the implementation task of preserving ample reserves.
QT can affect longer-term yields as well as reserves. If the Fed is no longer reinvesting maturing securities, the public may need to hold a greater share of the outstanding securities and their duration risk. That can put upward pressure on term yields, just as QE can put downward pressure on them. These are transmission channels, not guaranteed or equal-sized moves in market rates.

What the 2022–2025 runoff shows—and what it does not
The FOMC began reducing its securities holdings in mid-2022. According to Vice Chair Jefferson’s 2026 account, holdings fell by about $2.2 trillion through the end of the runoff period, while bank reserves had been around $3.5 trillion at the beginning of runoff in 2022. These figures describe that historical period; they are not current balance-sheet or reserve readings.
Jefferson also reported that for most of the runoff period the federal funds rate was about 7 basis points below IORB, moving to 1 basis point below IORB near the end. Those observations illustrate increased pressure in money markets as reserves approached ample levels. They are not current rate settings and do not establish a permanent relationship between the two rates.

Outbyte PC Repair FREERepair Windows errors before they cause bigger problemsFix Now →Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →In April 2025, the Fed lowered the monthly cap on Treasury runoff to $5 billion from $25 billion; the cap for agency debt and MBS remained $35 billion per month. Principal payments above the caps were reinvested. These were the parameters reported in the Board’s “Federal Reserve Balance Sheet Developments: May 2025,” and they were superseded when the FOMC concluded runoff effective December 1, 2025. The end of runoff followed signs that reserves were approaching ample levels.
Best Value
Those milestones show why it is better to assess runoff alongside reserve conditions and money-market behavior than to assume every dollar of asset decline produces an identical immediate rate move. The exact effect depends on the liability mix, the timing of payments, and reserve demand.
How the balance sheet can affect inflation
There is no fixed rule that a particular balance-sheet size produces a particular inflation rate. The relevant path is indirect: asset purchases or runoff can influence yields and broader financial conditions; those conditions can affect financing costs, borrowing, spending, and demand; and demand can influence inflation over time. The size and direction of those effects depend on the policy setting, economic conditions, and expectations.
QE may ease financial conditions by lowering longer-term yields, which can support borrowing and spending. Runoff may work in the other direction by reducing the Fed’s role as a buyer and leaving more duration risk with private investors. But a change in holdings does not automatically translate into a known change in consumer prices, mortgage rates, or other borrowing rates. The balance sheet is one part of monetary transmission, alongside the policy rate and the broader economic environment.
How to interpret a Fed balance-sheet headline
When a report says the balance sheet is expanding or shrinking, these checks help distinguish an operational adjustment from a shift in monetary-policy accommodation:
- Identify the operation. Is the Fed buying longer-term securities to ease financial conditions, buying short-term Treasuries to maintain ample reserves, or allowing assets to mature without reinvestment?
- Check the liability side. Look beyond reserves to the TGA, currency, and other liabilities. Their movements help explain why a change in assets may not show up immediately or one-for-one in reserve balances.
- Read the rate-control context. IORB and the federal funds rate help show how overnight-rate implementation is working. A shift in their relationship can be informative, but historical gaps should not be treated as current settings.
- Separate short and long maturities. Reserve supply is especially relevant to money-market functioning and short-term rate control; the duration of securities purchased or allowed to run off matters for the portfolio-balance channel and longer-term yields.
- Use dates and purpose. A monthly runoff cap is a parameter for a particular period, not a permanent rule. In this case, the April 2025 caps no longer described active runoff after December 1, 2025.
The available official materials establish that the FOMC ended runoff effective December 1, 2025, and describe the subsequent reserve-management framework. They do not establish an October 2026 target-rate setting, IORB rate, or reserve-management purchase pace. Those volatile settings should be checked in the latest FOMC implementation materials rather than inferred from historical figures.
