Countries can lower public debt without causing a recession when they improve the debt arithmetic gradually rather than imposing a sudden demand shock. The workable approach is usually a phased mix of credible revenue and spending measures, protection for high-return public investment, productivity reforms and timing that avoids the weakest part of the economic cycle. Faster growth and lower real interest costs help, but neither can be assumed, and no policy mix guarantees a recession-free outcome.

Start with the debt ratio, not just the debt stock

Reducing the government’s nominal debt stock and reducing debt relative to the economy are related but different goals. A country can borrow more in cash terms while its debt-to-GDP ratio falls if GDP grows faster than debt. Conversely, the debt ratio can rise even when the annual budget deficit is shrinking if output contracts, interest costs jump or another liability is transferred onto the government’s balance sheet.

The ratio is therefore the central operating measure for sustainability. It compares the face value of public debt with annual economic output, which is also a rough proxy for the tax base that services the debt. A plan that cuts spending but causes a deep fall in GDP may improve the primary balance while leaving the ratio little changed—or higher.

The four-part arithmetic behind debt stabilization

Debt dynamics can be summarized by four interacting variables: the primary budget balance, real economic growth, the real interest rate paid on existing debt and the starting debt ratio. In simplified form, the change in the debt ratio is approximately the interest-rate-minus-growth gap multiplied by the existing debt ratio, less the primary surplus (with signs adjusted for the convention used). It is a guide to the mechanics, not a forecast.

1. The primary balance

The primary balance is government revenue minus spending excluding interest payments. A primary surplus directly slows the accumulation of debt; a primary deficit adds to it. Because interest costs are excluded, a country can have a primary surplus and still run an overall deficit when debt-service payments are large.

The required surplus depends on the other three variables. A heavily indebted country facing interest rates above its growth rate needs a larger surplus than a low-debt country growing faster than its borrowing cost. Tax increases, spending reductions or both can improve the primary balance, but their effects on demand and potential growth differ.

2. Real growth

Growth raises the denominator of the debt ratio and usually expands tax receipts without a corresponding increase in tax rates. When real growth exceeds the effective real interest rate, the existing debt burden is easier to stabilize. The IMF’s 2012 debt-dynamics presentation shows that the primary surplus needed to stabilize debt falls as growth rises, with larger sensitivity when the initial debt ratio is high. Those calculations are illustrative, not a promise that any country can rely on permanently low rates or unusually strong growth.

“Growing out of debt” is therefore possible in some conditions, but it is not a substitute for a credible fiscal plan. Growth can disappoint, and debt service can reprice quickly when maturing bonds are rolled over.

3. Real interest rates

Interest costs are measured against inflation: a higher nominal rate is less burdensome when prices and wages are also rising, while a high real rate makes stabilization harder. Maturity structure matters because a country with long-dated fixed-rate bonds does not feel a market-rate increase immediately, whereas short maturities pass the shock through quickly. The relevant figure is the effective real interest rate on the outstanding stock, not a single headline policy rate.

4. The starting debt level

The same interest-growth gap has a larger effect when debt is already high. A one-percentage-point gap applied to debt of 120% of GDP moves the ratio much more than the same gap applied to debt of 40%. High debt also leaves less room to absorb recessions, bank rescues, natural disasters or other surprises.

Why a sharp spending cut can make debt harder to reduce

Fiscal tightening reduces demand directly when the public sector buys fewer goods, hires fewer workers or transfers less income. Households and firms may cut spending further, especially when credit is scarce. Lower output then reduces tax receipts and raises unemployment-related spending, offsetting part of the intended deficit reduction.

An IMF study of 107 countries and 79 discretionary debt-reduction episodes from 1980 to 2012 found that front-loaded, expenditure-based adjustment could weaken growth when private credit was constrained. The authors—Emanuele Baldacci, Sanjeev Gupta and Carlos Mulas-Granados—reported that “fiscal adjustments that are gradual and rely on a mix of revenue and expenditure measures can support output expansion, while reducing public debt.” Their result applies to the sample and conditions they examined, not as a universal rule.

The IMF’s 2024 blog authors Tobias Adrian, Vítor Gaspar and Pierre-Olivier Gourinchas put the risk plainly: “Too sharp a tack towards fiscal consolidation could push economies into recession.” The danger is greatest when households are already repairing balance sheets, banks are restricting credit, monetary policy cannot offset the shock, or trading partners are also slowing.

Policy designs that balance consolidation and demand

Design choice Potential debt benefit Recession risk and safeguards
Gradual, multi-year adjustment Improves the primary balance while allowing households and firms time to adapt. Debt may remain high longer; legislation, annual targets and contingency measures are needed to keep the path credible.
Mix of revenue and spending measures Spreads the adjustment instead of relying on one highly contractionary instrument. Tax changes can reduce incentives or purchasing power; spending cuts can hit vulnerable groups. Design and distributional analysis matter.
Front-loaded spending cuts Can produce a rapid bookkeeping improvement. Most damaging when private credit is constrained or the economy is below capacity; protect essential services and reassess multipliers.
Protect productive public investment Preserves infrastructure and human-capital spending that support future GDP and revenues. Requires distinguishing high-return investment from low-value projects and preventing accounting reclassification.
Growth and productivity reforms Raises the denominator and can lower the future surplus needed for stabilization. Benefits arrive slowly and are uncertain; reforms should not be counted as immediate cash savings without implementation evidence.
Timing during stronger conditions Stronger domestic and global demand makes a given adjustment easier to absorb. Waiting can be risky if market access is deteriorating; a financing plan must cover adverse scenarios.

Choose the pace using economic conditions

There is no safe calendar date for consolidation. Policymakers should examine the output gap, household and business credit conditions, unemployment, inflation, financial-market liquidity and the outlook for trading partners before deciding how quickly to act.

An IMF analysis covering two decades found that an average consolidation of about 0.4 percentage point of GDP was associated with a debt-ratio decline of 0.7 percentage point in the first year and as much as 2.1 points after five years. The same analysis reported that the probability of reducing debt through consolidation rose from about one-half on average to roughly three-quarters when adjustment occurred during a domestic and global boom or under loose financial conditions and low uncertainty. These are averages for that analysis, not guaranteed results.

In a weak economy, a government can announce the full medium-term path while phasing in the measures that have the largest short-run multiplier. Automatic stabilizers—such as unemployment benefits and progressive taxes—should generally be allowed to operate rather than forcing pro-cyclical cuts. If market access is suddenly threatened, the feasible pace may be faster, but emergency support from a central bank or international institution can prevent disorderly austerity from becoming a deeper collapse.

Use growth-enhancing investment without pretending it is free

Protecting public investment does not mean exempting every capital project. It means preserving spending with credible high returns—reliable transport and energy networks, maintenance, basic education, public health and digital infrastructure—while cancelling projects whose benefits do not justify their cost. Productivity-enhancing reforms can include improving competition, permitting, labor-market matching and tax administration, but their effects depend on execution.

Growth is a powerful debt variable, yet it is not fully controlled by fiscal policy. IMF Working Paper No. 2024/087 attributes about 40% of yearly debt-to-GDP variation in a sample of 17 advanced economies since the 1980s to growth shocks and associated macroeconomic movements, compared with less than 20% attributed to discretionary fiscal policy changes. The comparison underscores why forecasts should include downside growth scenarios instead of treating the denominator as fixed.

Exchange-rate exposure

If the government or public-sector companies owe foreign currency, a depreciation raises the domestic-currency value of that debt even when no new borrowing occurs. A fiscal plan should disclose currency composition, hedging arrangements and the maturity schedule, then test the ratio against plausible exchange-rate shocks.

Contingent liabilities and “below-the-line” operations

Transfers to state-owned enterprises, bank rescues, public-private partnership guarantees and other contingent liabilities can add to debt outside the annual primary balance. A country that reports only the on-budget deficit can appear to be consolidating while risks accumulate elsewhere. Stress tests should show which guarantees become debt under recession, banking or commodity-price scenarios.

Inflation and financial repression

Unexpected inflation can reduce the real value of fixed-rate domestic debt, while regulated or pegged interest rates can hold borrowing costs below market levels. These mechanisms influenced historical debt reductions but are not costless or reliably repeatable. Inflation can damage household purchasing power, raise risk premia and force later monetary tightening; suppressing rates can distort credit allocation and undermine central-bank credibility.

What the postwar United States example does—and does not—show

US public debt fell from 106% of GDP in 1946 to 23% in 1974 in the historical data. Julien Acalin and Laurence M. Ball’s 2024 IMF working paper constructs a counterfactual that holds primary balances at balance and removes surprise-inflation effects and the pre-1951 Federal Reserve–Treasury peg. In that model, the ratio falls only to 74% by 1974. The gap implies that primary surpluses, unexpected inflation and the interest-rate peg all contributed substantially to the actual decline.

This is a decomposition of one historical episode, not a recommendation to create surprise inflation or cap interest rates. It demonstrates why analysts should separate primary balances, real growth, inflation, interest-rate policy and other valuation effects before attributing a falling ratio to spending cuts alone.

Historical success is possible but far from automatic

The IMF study Fiscal Reforms That Work examined 74 consolidation episodes in 20 industrial countries from 1970 to 1995. Under its stated debt-reduction criterion, 14 episodes were successful, 48 unsuccessful and 12 unclassified because of data limitations. In the successful cases, average growth and job creation increased during the surrounding period, but that pattern does not prove consolidation caused the improvement.

None of seven efforts undertaken during the 1980–81 global recession lowered debt ratios, illustrating how adverse starting conditions can overwhelm a fiscal effort. A separate IMF study of 35 postwar advanced-economy episodes in which debt-to-GDP fell by at least 10 cumulative percentage points found only one episode with real growth below 2%. Both findings point to the importance of growth conditions, while remaining historical evidence tied to particular definitions and samples.

A practical framework for a country considering consolidation

  1. Map the baseline. Publish debt by currency, maturity, interest rate and holder; calculate the primary balance and effective interest cost; and separate central-government debt from public-sector and guaranteed liabilities.
  2. Run debt-arithmetic scenarios. Vary real growth, inflation, interest rates, exchange rates and primary balances. Show the surplus needed to stabilize debt under each scenario rather than relying on one forecast.
  3. Measure the economic slack. Estimate the output gap, unemployment, credit availability and the strength of domestic and global demand. Identify whether monetary policy can offset fiscal tightening.
  4. Rank measures by near-term multiplier and long-term return. Avoid cutting maintenance, education or infrastructure simply because they are easy to freeze; scrutinize low-return subsidies and poorly targeted transfers.
  5. Build a phased package. Combine revenue and expenditure measures, set multi-year targets and specify which actions begin immediately versus after recovery.
  6. Protect vulnerable households. Use targeted transfers, gradual benefit reform and progressive tax design so that consolidation does not create a collapse in consumption or an unacceptable distributional burden.
  7. Publish triggers and escape clauses. Define what happens if growth, borrowing costs or market access diverge from the baseline. Temporary, transparent pauses are safer than abandoning the framework unpredictably.
  8. Review results annually. Compare the primary balance, debt ratio, investment, employment and interest costs with the plan, and adjust measures when the economy or financing conditions change.

Common mistakes and how to correct them

  • Counting every deficit cut as debt reduction. Check GDP growth, valuation changes and below-the-line operations before declaring success.
  • Assuming spending cuts are automatically less damaging than taxes. Their effects depend on the type of spending, the tax base, distribution and the economic cycle.
  • Using optimistic growth to justify permanent tax cuts. Make policy affordable under conservative and adverse scenarios.
  • Ignoring refinancing risk. A low current interest bill can jump when a large volume of short-term debt matures.
  • Protecting nominal investment while cutting real capacity. Account for inflation, maintenance needs and project cancellations, not only the budget line.
  • Treating historical episodes as templates. Institutional credibility, currency denomination, demographics and monetary arrangements differ across countries.

The practical answer

Debt reduction without recession is most plausible when the primary balance improves on a credible multi-year path, growth and productive investment are protected, and the largest measures are timed for stronger demand and easier financial conditions. Policymakers must also manage interest-rate, currency and contingent-liability risks that can overwhelm visible budget savings. The evidence supports careful sequencing and country-specific stress testing—not a universal recession-free formula.
