How Countries Can Reduce Reliance on Foreign-Currency Debt

Countries reduce reliance on foreign-currency debt by making currency risk an explicit debt-management objective, measuring how exchange-rate movements affect the budget, shifting new borrowing toward local currency at a pace domestic markets can absorb, and managing the foreign-currency debt already outstanding. The change is not simply a matter of replacing one label with another: local-currency borrowing can be more expensive, shorter-term, or harder to refinance when markets are shallow. The appropriate mix depends on the government’s revenues, reserves, assets, investor base, and ability to manage financial risk.

Why foreign-currency debt creates a fiscal vulnerability

Foreign-currency debt is debt whose principal or interest is denominated in a currency different from the one in which the government mainly collects taxes. If the domestic currency depreciates, each unit of foreign currency costs more in local-currency terms. The government must then devote more local-currency revenue to the same debt payment.

Suppose a government owes US$1 billion and the exchange rate moves from 10 to 15 units of domestic currency per dollar. The principal’s local-currency value rises from 10 billion to 15 billion, even though the dollar amount has not changed. Interest payments reprice in the same direction. If tax receipts do not rise with the depreciation, the budget deficit and debt ratio can worsen abruptly.

This is a currency mismatch: revenues are mostly in local currency while liabilities are in foreign currency. It can amplify inflation, force spending cuts, increase refinancing pressure and make debt sustainability calculations more volatile. A country is not automatically safer merely because foreign-currency debt carries a lower quoted interest rate. The relevant comparison includes the probability and fiscal cost of a depreciation, liquidity risk, refinancing risk and any hedge cost.

Use precise definitions before setting a target

Foreign-currency debt is not the same as external debt

Foreign-currency debt is classified by the currency in which the obligation is denominated. External debt is generally classified by the residence of the creditor. A foreign investor can buy a government bond denominated in the country’s own currency, making that bond external by creditor residence but not foreign-currency debt. Conversely, a domestic institution may hold a bond denominated in dollars.

Debt managers should therefore report both dimensions and avoid treating a reduction in external debt as proof that exchange-rate exposure has fallen. The risk question is whether a currency move changes the government’s payment obligations relative to its revenues and accessible assets.

Set a balance-sheet objective, not a universal percentage

There is no country-independent “correct” share of debt that must be local or foreign currency. A government with substantial, reliable foreign-currency revenues may be able to service some foreign-currency liabilities naturally. A government whose tax base is almost entirely domestic currency has less of that protection. The objective should be expressed in terms such as acceptable sensitivity of interest costs, debt service or debt-to-revenue ratios to an exchange-rate shock.

Step 1: Measure the government’s currency exposure

A debt office needs a consolidated view rather than a list of bonds alone. The exposure map should include:

  • Currency denomination of principal, coupons and foreign-exchange-linked clauses.
  • Residual maturity, interest-rate type and dates when large repayments fall due.
  • Tax and other government revenues by currency and timing.
  • Foreign-exchange reserves and other public assets, including who controls them and how quickly they can be used.
  • Public-sector liabilities outside the central government that could become a fiscal responsibility during a crisis.
  • Existing swaps, guarantees and other contracts that change the effective currency exposure.

The office should then model how specified exchange-rate changes affect annual debt service, the debt stock in local currency, gross financing needs and the fiscal balance. Scenarios can combine depreciation with higher interest rates, weaker growth and reduced market access; currency shocks rarely occur in isolation.

Risk quantification and stress testing are priority capacity needs identified for many emerging-market and low-income debt offices. In a 2024 International Monetary Fund working-paper survey, only 45 percent of participating debt-management offices said they prepared a foreign-currency risk-management strategy. That result describes the surveyed offices; it is not a universal current estimate for every country.

Step 2: Publish a debt-management strategy with a currency objective

The strategy should state the government’s priorities, constraints and decision rules. A practical document normally covers:

  1. Objective. Define the acceptable exposure to exchange-rate, interest-rate, liquidity and refinancing risk while preserving reliable market access.
  2. Baseline. Publish the debt stock by currency, maturity and interest-rate structure, together with the revenues and assets used in the analysis.
  3. Stress tests. Show the effect of one or more depreciation scenarios on debt service, the budget and refinancing needs.
  4. Financing plan. Set indicative local- and foreign-currency issuance, maturity ranges, auction frequency and contingency options.
  5. Limits and triggers. Establish exposure limits or warning thresholds and specify when a change in issuance or hedging is required.
  6. Governance. Assign authority for transactions, valuation, collateral, legal review, reporting and independent risk oversight.

The plan should be updated as market depth, reserves, revenues and borrowing conditions change. It should not promise a rapid conversion to local currency if investors cannot absorb the supply or if the debt office cannot manage the resulting refinancing risk.

The IMF’s Revised Guidelines for Public Debt Management state in paragraph 51: “Debt managers should carefully assess and manage the risks associated with foreign currency, short-term and floating rate debt.” The sentence captures why currency policy must be considered alongside maturity and interest-rate choices.

Step 3: Shift new borrowing toward local currency gradually

Issuing a government security in local currency removes direct exchange-rate exposure on that instrument for the government. It does not remove the obligation to pay interest, nor does it prevent the local currency from losing value and pushing up inflation or domestic interest rates.

A gradual shift allows the issuer to test demand, establish pricing references and avoid a sudden concentration of maturities. The annual financing plan can increase local-currency issuance when auctions clear at sustainable prices and reduce foreign-currency issuance when the budget and market-access conditions permit.

What to evaluate before each shift

  • All-in cost: Compare the local-currency yield with the expected foreign-currency cost, the value of the exchange-rate insurance being obtained and any hedge premium.
  • Investor capacity: Determine whether banks, pension funds, insurers, households and international investors can absorb additional bonds without destabilizing prices or crowding out private borrowers.
  • Maturity: Check whether local issuance lengthens the debt profile or merely replaces a long foreign-currency bond with short bills that must be rolled over frequently.
  • Concentration: Avoid dependence on a small group of institutions whose withdrawals could close the market during stress.
  • Operational readiness: Confirm that auctions, settlement, registration, cash management and investor communication can support predictable issuance.

Step 4: Build a functioning domestic government-bond market

Local-currency borrowing is more resilient when investors can buy and sell a range of instruments in a transparent, liquid market. Market development is therefore part of the currency-risk policy, not a separate technical project.

Market building block What it accomplishes Risk to watch
Regular issuance calendar Gives investors predictable opportunities and helps establish reference prices. Issuing too much during weak demand can force expensive concessions.
Multiple maturities Creates a yield curve and lets the government spread refinancing dates. Long maturities may carry a large risk premium when credibility is limited.
Transparent debt strategy and auction rules Improves price discovery and reduces surprises for investors. Frequent changes or opaque allocations can reduce participation.
Reliable clearing and settlement Reduces operational and delivery risk in primary and secondary trading. Weak systems can make otherwise attractive bonds illiquid.
Broader investor base Reduces dependence on a few banks and supports demand across market cycles. Rapid inflows from short-term investors can increase volatility.
Secondary-market access Allows investors to exit positions and makes primary issuance easier to price. Thin trading can leave quoted prices unrepresentative.

Building these features takes legal, supervisory and institutional capacity. The government should coordinate the debt office, central bank, securities regulator, auction platform and settlement system so that a change in denomination does not create a new operational bottleneck.

Step 5: Manage the foreign-currency debt already outstanding

Stopping new foreign-currency borrowing does not reduce the exposure embedded in existing bonds and loans. Legacy debt must be measured and managed until it matures or is refinanced.

Refinancing and liability-management operations

When market conditions allow, the issuer can use buybacks, exchanges, switches or pre-financing to smooth large foreign-currency maturities. These operations can reduce a repayment peak or alter the currency and maturity mix, but they may involve premiums, transaction costs and new market-access risk. They should be evaluated against the full debt strategy rather than used to meet a single annual target.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Hedging

Currency swaps, forwards or other derivatives can change the effective exposure without immediately replacing the underlying bond. A hedge is useful only when the government has legal authority, reliable valuation and collateral processes, creditworthy counterparties, access to liquidity and staff able to monitor the contract through its entire life.

Hedges introduce counterparty, liquidity, legal and operational risks. Collateral calls can create cash needs precisely when markets are stressed. The cost and tenor of available contracts may also make a hedge impractical for long-dated sovereign debt. A debt office should disclose the protected exposure, maturity, collateral terms and residual basis risk instead of treating a derivative as risk-free.

Reserve and asset management

Foreign-exchange reserves or other foreign-currency assets can offset liabilities only if their currency, maturity, accessibility and institutional control line up with debt-service needs. Assets held for monetary-policy purposes may not be freely available to the fiscal authority. A balance-sheet analysis should distinguish a theoretical offset from cash that can actually be transferred when a payment falls due.

Step 6: Match borrowing with revenues and public assets

A natural hedge exists when foreign-currency inflows rise with, or are available to meet, foreign-currency debt service. Examples can include directly collected export-related revenues, but the strength of the hedge depends on legal earmarking, price volatility, timing and whether the revenue belongs to the central government.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Resource revenues illustrate the trade-off. Borrowing in the currency of a commodity receipt may reduce mismatch, yet a fall in the commodity price can weaken both the revenue and the exchange rate. The government should stress the combined shock rather than assume that a single correlation will always hold.

The same discipline applies to assets. A foreign-currency deposit that cannot be accessed by the debt office, matures after the bond payment or is exposed to a different currency is not a complete offset. Sovereign asset-liability management guidance recommends considering these links across the public balance sheet.

How to compare policy choices

The quoted coupon is only one input. Decision-makers should score each financing option against the following axes:

Axis Question to answer
Exchange-rate risk How much would a defined depreciation increase debt service, the debt ratio and gross financing needs?
All-in borrowing cost What is the cost after currency and liquidity risk premia, expected stress losses and any hedge premium?
Market depth Can domestic investors absorb the issue without destabilizing funding or displacing private borrowers?
Maturity and rollover Does the instrument reduce repayment concentration or create frequent refinancing dates?
Revenue and asset match Are matching foreign-currency inflows or accessible assets available in the required currency and on time?
Implementation capacity Can institutions measure, execute, value, settle and disclose the transaction, including derivatives if used?

Foreign-currency debt can look cheaper before a depreciation or market shock. Conversely, local-currency debt can be costly when domestic markets are underdeveloped. Comparing total risk and cost prevents a low initial interest rate from masking a potentially large fiscal exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A practical implementation sequence

  1. Inventory the balance sheet. Reconcile debt, reserves, revenues, guarantees and other relevant assets and liabilities by currency and maturity.
  2. Run repeatable scenarios. Produce exchange-rate, interest-rate, growth and market-access stresses, then record effects on cash flow and debt ratios.
  3. Approve the strategy. Set currency, maturity and liquidity objectives with published responsibilities and escalation triggers.
  4. Strengthen the domestic market. Establish an issuance calendar, auction and settlement standards, benchmark maturities and investor communication.
  5. Rebalance new issuance. Increase local-currency borrowing only as demand and operational capacity demonstrate that the change is sustainable.
  6. Address legacy exposure. Consider refinancing, exchanges, reserves and hedges after testing their costs, legal requirements and stress performance.
  7. Report and review. Disclose exposure, stress results, hedges and deviations from the financing plan, and revise the strategy when conditions change.

Common mistakes and how to avoid them

Replacing currency risk with rollover risk

Short local-currency bills may eliminate direct foreign-exchange exposure but leave the treasury dependent on frequent auctions. A maturity plan should show the amount due each year and test whether the investor base can refinance it during a disruption.

Chasing the lowest coupon

A low foreign-currency rate may not compensate for the fiscal cost of depreciation. Compare expected and stress outcomes, not only the coupon at issuance.

Assuming foreign investors make local bonds foreign-currency debt

Investor residence and currency denomination are different classifications. Track both, because a local-currency bond can still experience sudden outflows or price volatility even though it does not create a direct exchange-rate payment for the government.

Treating reserves as an unrestricted hedge

Reserves may be controlled by another institution, pledged for monetary operations or needed for external liquidity. Count only assets that can legally and operationally support debt service.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using derivatives without infrastructure

A hedge that cannot be valued, collateralized, documented or unwound in a crisis can add rather than reduce risk. Legal authority, counterparty limits, collateral liquidity and independent valuation must precede execution.

Applying another country’s target mechanically

Debt composition reflects each government’s revenue currency, savings pool, exchange-rate regime, market depth and institutional capacity. The regional observations in the March 2026 IMF Finance & Development article “The New Face of African Debt” concern sub-Saharan Africa and should not be generalized automatically to other regions.

What success looks like

A successful program does not necessarily eliminate every foreign-currency liability. It makes the remaining exposure deliberate, measurable and compatible with the government’s ability to pay. The debt office can explain how a depreciation affects the budget, why each currency and maturity was chosen, which assets provide a credible offset, and what actions will be taken if market conditions deteriorate.

In practice, reducing reliance is a continuing process: strengthen measurement first, develop a credible local market, rebalance issuance gradually, and manage legacy debt with the same discipline applied to new borrowing. That sequence lowers the chance that a currency shock turns into a financing crisis while preserving access to funding when local markets cannot yet carry the entire burden.
