Until a holder converts, the issuer generally owes principal and interest. If conversion occurs and the issuer delivers shares, the relevant debt obligation is reduced or removed and the number of issued shares increases. A cash or mixed settlement can produce a different result.
The accounting depends on the bond contract, the settlement choices, and whether the issuer reports under U.S. GAAP or IFRS. Diluted earnings per share is a separate calculation: it can reflect potential shares before any holder actually converts.

What a convertible bond is
A convertible bond is a borrowing instrument whose terms give the holder a contractual right, or sometimes a conditional right, to exchange the bond for the issuer’s shares. The bond therefore combines ordinary lending features—principal, interest, maturity and default obligations—with a conversion feature linked to the issuer’s stock price.

- Is there still a debt obligation? Before conversion or another settlement event, the issuer normally remains obligated under the bond contract.
- How is that obligation presented in the financial statements? Classification is governed by the applicable accounting framework and the contract’s detailed terms.
- How many shares could be issued? The conversion rate, principal outstanding, adjustments and settlement election determine potential and actual share issuance.
A bond can therefore be debt for balance-sheet purposes and still create dilution risk for existing shareholders.
How the debt appears under U.S. GAAP and IFRS
U.S. GAAP after ASU 2020-06
FASB’s Accounting Standards Update 2020-06 eliminated the beneficial-conversion-feature and cash-conversion accounting models for many convertible instruments. As a result, more convertible debt is reported as a single liability rather than being divided into a debt component and a separate equity component at issuance.
That is not an automatic rule for every contract. Certain embedded conversion features can still require derivative accounting, and debt issued at a substantial premium can remain subject to a separation model. A conversion right by itself does not prove that any portion of the instrument is equity under U.S. GAAP.

On the balance sheet, an issuer may show convertible senior notes as long-term debt at face value less unamortized issuance costs. The notes can be reclassified to current liabilities when contractual conditions are met or when maturity falls within one year. The exact presentation is issuer- and contract-specific.
IFRS and IAS 32
Under IAS 32, a qualifying compound financial instrument such as a convertible bond is commonly split at issuance into a liability component and an equity component. The liability component represents the contractual obligation to pay cash; the equity component represents the holder’s conversion feature when the contractual terms meet the standard’s requirements.
The split is based on the substance of the contractual obligations and the share-settlement terms, not simply on the label “convertible.” A company reporting under IFRS can therefore show a different initial carrying amount, subsequent interest pattern and equity balance from a company with an economically similar bond reporting under U.S. GAAP.

What changes while the bond remains outstanding
Before conversion, the issuer generally continues to report a borrowing obligation and recognize interest expense under the applicable effective-interest requirements. Issuance costs, discounts or premiums can change the carrying amount and the periodic expense even when the face value of the notes does not change.
Because the liability remains outstanding, the notes can affect measures such as total debt, net debt and leverage ratios. Whether analysts use face value, amortized cost or another carrying amount depends on the metric and the issuer’s disclosures. A company should not be described as having “no debt” merely because its bonds are convertible.
Under IFRS, the equity component recognized at issuance is not reclassified to a liability merely because the share price later moves. Under U.S. GAAP, the single-liability model used for many instruments means the balance sheet may not show a separate conversion-equity amount at all. Read the accounting policy and note disclosures rather than inferring the treatment from the security’s name.
What happens when a holder converts
Conversion is a settlement of the contractual obligation. If the issuer delivers shares, it reduces or derecognizes the relevant liability under the applicable accounting rules and issues the number of shares required by the contract. Existing shareholders then own a smaller percentage of the company unless the issuer repurchases or otherwise offsets shares.
The conversion event does not always mean that every dollar of the original bond disappears in exactly the same way. Interest accrued to the settlement date, conversion adjustments, fractional-share cash payments and any contractual caps or floors can affect the amount settled and the number of shares delivered.
How to estimate potential shares
- Find the principal outstanding. Use the latest filing and the current indenture, not an old offering summary. Separate the amount still outstanding from notes already converted, repurchased or canceled.
- Locate the conversion rate or conversion price. A rate may state shares per $1,000 or another principal amount. If the contract gives a conversion price, divide the principal by that price to obtain the basic share estimate.
- Apply contractual adjustments. Check anti-dilution adjustments for stock splits, dividends, spin-offs, make-whole provisions, change-of-control events and other specified transactions.
- Determine what amount is convertible. The contract may address accrued interest, redemption premiums, make-whole shares or only principal. Do not assume that unpaid interest converts unless the terms say so.
- Identify the settlement election. The holder, issuer or both may have a choice among cash, shares or a combination. That election controls actual share issuance and can affect the EPS calculation.
- Compare the result with the appropriate share count. State whether the comparison uses basic shares, weighted-average shares or an already diluted denominator.
A simple estimate is:
Potential shares = applicable principal ÷ conversion price

That formula is only a starting point. The indenture controls if the conversion rate changes, if settlement is capped, or if the issuer can satisfy part of the obligation in cash.
Settlement choices and their effects
| Settlement form | Debt effect | Actual share-count effect | Important qualification |
|---|---|---|---|
| All shares | The settled liability is reduced or derecognized as required by the accounting framework. | Shares are issued under the conversion formula. | Adjustments, accrued amounts and fractional shares can change the result. |
| All cash | The obligation is settled in cash rather than by issuing shares. | No new shares are delivered for that settlement. | The contract and applicable EPS guidance determine how potential dilution is treated before settlement. |
| Cash plus shares | The cash portion and share portion settle different parts of the obligation. | Only the share portion increases issued shares. | Issuer or holder election, caps and minimum-share provisions matter. |
| Issuer-chosen settlement | Outcome depends on the election actually made under the contract. | Could range from zero to the contract’s calculated share amount. | Review the election notice and filing for the period. |
Potential dilution versus actual shares issued
Potential dilution exists when the contract could result in additional shares. It can affect diluted EPS even when no conversion has occurred and the company has issued no new stock. The market may also consider that potential dilution when assessing ownership percentages, per-share value and future financing flexibility.
Actual share-count growth occurs only when the issuer delivers shares or otherwise records an issuance under the contract. A bond that is eventually repaid in cash can create potential dilution during earlier reporting periods without increasing the permanent share count.

How convertible bonds affect diluted EPS
The if-converted method
For a conventional convertible instrument, diluted EPS generally uses the if-converted method. The calculation assumes conversion at the beginning of the reporting period, or on the issuance date if the instrument was issued later. The denominator is increased by the shares that would have been issued under that assumption.
The numerator is adjusted when applicable. Because the assumed conversion means the company would not have incurred the related interest expense, the calculation can add back the after-tax interest that would have been avoided. Applicable preferred dividends and other required adjustments can also matter. The exact treatment depends on the instrument and the applicable guidance.

Anti-dilution screening
Potential shares are included only when they reduce earnings per share or increase loss per share in the required direction. If including the assumed conversion would increase reported EPS, the instrument is anti-dilutive and is excluded for that period. A bond can therefore appear in diluted EPS in one period and be omitted in another as the company’s earnings, tax rate or average share price changes.

Illustrative FASB calculation
FASB’s ASU 2020-06 includes an illustration in which basic EPS is $4.99 and diluted EPS is $4.98. The example assumes potential shares from a conversion premium when the average market price exceeds the conversion price. Those figures are an accounting illustration, not a company-wide statistic or a forecast for any issuer.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.A hypothetical share-count example
Assume, solely for illustration, that a company has $100 million of principal outstanding and a conversion price of $50 per share. Before adjustments, the basic conversion formula produces 2 million potential shares ($100 million ÷ $50).
If the contract permits all-share settlement and the holder converts, those 2 million shares would be delivered, subject to the actual indenture. The liability settled would be reduced or derecognized under the applicable accounting model. If the issuer instead pays the conversion value in cash, no new shares are delivered for that settlement. If the issuer pays principal in cash and satisfies only the excess conversion value in shares, the issued-share increase is limited to that share component.
This example does not account for accrued interest, make-whole provisions, caps, floors, anti-dilution adjustments or tax effects. Those terms must be taken from the actual filing and indenture.

How to analyze a company’s convertible bonds
Start with the latest filing
Use the issuer’s most recent annual or quarterly report to identify the carrying amount, maturity, interest rate, unamortized issuance costs, conversions during the period and the company’s EPS policy. A filing may also disclose the number of notes outstanding and whether any portion is currently classified.
Read the indenture for the conversion mechanics
The indenture controls the conversion price, conversion rate, eligible dates, stock-price triggers, adjustment clauses, settlement form, issuer call rights and treatment of accrued amounts. A summary table in a filing can omit conditions that materially affect the result.
Check the accounting framework and effective guidance
Confirm whether the issuer reports under U.S. GAAP or IFRS and which requirements apply for the reporting period. Under U.S. GAAP, determine whether ASU 2020-06’s single-liability approach applies or whether a derivative or substantial-premium exception changes the presentation. Under IFRS, determine whether IAS 32 requires a liability/equity split.

Reconcile three share figures
- Basic shares issued and outstanding.
- Weighted-average shares used in basic EPS.
- Potential shares included in diluted EPS, with anti-dilutive instruments excluded.
Then compare those figures with shares actually issued on prior conversions. This reconciliation shows whether the main issue is future dilution, completed dilution or both.
Common interpretation mistakes
- “Convertible means equity.” Convertibility does not by itself determine balance-sheet classification. Framework and contract terms control.
- “Potential shares are already outstanding.” They are not part of issued shares until the issuer settles with shares, although they may enter diluted EPS.
- “The conversion price never changes.” Splits, dividends, change-of-control provisions and other adjustments can modify the rate.
- “Every conversion removes the same amount of debt.” Cash, shares, accrued interest and premiums can produce different settlement amounts.
- “Diluted EPS always includes the notes.” Anti-dilutive potential shares are excluded, and cash-settlement provisions may require specialized treatment.
- “Face value equals carrying value.” Discounts, premiums and issuance costs can make the reported liability differ from principal.
What investors should report in a clear summary
A useful company-specific summary should state the reporting framework, carrying amount of the notes, maturity and interest terms, conversion price or rate, settlement choices, potential shares, shares actually issued, and the diluted-EPS method used for the period. It should identify whether each number comes from the latest filing or the governing indenture and should preserve the conditions attached to the number.
The central distinction is simple but essential: a convertible bond can remain debt until settlement, create potential dilution before settlement, and increase the issued share count only when shares are actually delivered. The contract and accounting framework determine how those three effects appear in the statements.
