CIOs can govern shadow AI by making its use visible, setting clear rules, offering practical approved tools, limiting access to data, and monitoring use in line with privacy, legal, and operational requirements. The aim is not to assume every unapproved interaction causes a breach; it is to understand what employees use, what information they submit, what resources each application can reach, and whether the service’s terms and controls are acceptable.
What shadow AI is—and where exposure can arise
Shadow AI is employee use of AI applications or internally built AI tools outside the organization’s IT or security approval and oversight. It can include a consumer chatbot used for a work task, as well as a custom application whose owner, data flows, or controls have not been reviewed.
The governance question is broader than whether an AI system gives a correct answer. Exposure depends on the information an employee submits, the permissions and connected resources available to the application, and the service’s data handling, retention, and contractual terms. Those details vary by service and configuration. Do not assume that every provider trains on customer prompts, or that every use outside formal approval is a breach; assess the actual service and use case.
Microsoft’s April 2, 2025 guide for securing the AI-powered enterprise describes consumer-grade AI tools used without oversight as a source of potential sensitive-data exposure. That is vendor guidance about a risk to assess, not evidence that every interaction results in an incident.

A practical governance sequence
1. Discover applications, workloads, owners, and data flows
Start with a repeatable inventory, not a one-time list of popular chatbots. Record which AI services and internally built workloads are in use, who owns each one, its business purpose, what information employees send to it, what organizational resources it can reach, and whether it has been approved. Include tools used by teams and departments, not just applications procured centrally.
Use available application, identity, endpoint, procurement, and security information to identify candidates for review. Treat discovery as an ongoing process: applications, integrations, and business workflows change. Microsoft’s April 2, 2025 compliance guidance treats discovery and management of SaaS AI applications and custom-built AI workloads as distinct governance tasks.
2. Assign decision rights and publish usable rules
Establish who can approve an AI service, assess its data practices, authorize access, accept residual risk, and respond to an incident. Coordinate CIO and IT leadership with security, privacy, legal, compliance, procurement, and the business owners who understand the workflows. Name an accountable owner for each approved application and a route for employees to request a review.

Write an acceptable-use policy that employees can apply to real tasks. Specify permitted and prohibited uses, restricted data categories, approval requirements, escalation steps, and who is responsible for outcomes. A policy should distinguish, for example, between asking a general question with no sensitive business information and sending records, source code, customer details, or regulated data to an unreviewed service. The organization must define those classifications and examples for its own environment and obligations.
Microsoft’s 2025 enterprise security guide recommends clear accountability and employee training. The particular rules and approval thresholds remain decisions for each organization, its jurisdictions, and its sector.
3. Make the approved path useful
Provide sanctioned tools that address employees’ actual workflows, and explain which data is appropriate for each approved use. Give staff a straightforward way to find approved services, request a new one, and ask questions when a task does not fit the policy. This is an implementation recommendation: the cited Microsoft guidance calls for governing use and training employees, but it does not quantify how much providing approved alternatives reduces shadow use.

4. Limit identities and permissions
For approved applications, grant access according to business need and keep the application’s reach no broader than the workflow requires. Review user, group, and connected-resource permissions; remove access when roles or needs change; and use periodic access reviews and lifecycle expiration where appropriate. Apply authentication, device, and conditional-access requirements suited to the sensitivity of the service and its users.
Microsoft Entra’s June 20, 2025 guidance for securing generative AI applications recommends granular authorization, least privilege, access reviews and expiration, conditional access, and monitoring. These are vendor recommendations, not a requirement to use a particular Microsoft product. Select controls that fit the organization’s existing identity and device environment.
5. Protect data and keep appropriate records
Map approved AI use to the organization’s data classifications and privacy assessment process. Determine which interactions need logging and retention for legal obligations, compliance, security investigations, or business operations, and how those records should be protected and accessed. Avoid treating indefinite retention as a universal safeguard: retention periods and records requirements depend on applicable obligations and operational needs.

Microsoft’s April 2, 2025 compliance guidance identifies AI-interaction logging and retention, detection of noncompliant use, system documentation, and privacy impact assessments as relevant capabilities or activities. Establish what must be recorded for each use case; possible documentation includes the system’s purpose, owner, model or version where relevant, evaluation measures, and applicable review decisions.
6. Monitor, review exceptions, and update controls
Review observed application use, policy exceptions, access changes, and unusual activity. Compare the inventory with what is actually in use, resolve unmanaged services according to risk, and revisit controls when an application, model, integration, data flow, or business purpose changes. Monitoring should support investigation and policy improvement without collecting or retaining more information than the organization needs.
Keep a record of approvals and exceptions, including the owner, intended purpose, decision, relevant safeguards, and any conditions on use. Use that record to make reassessment possible rather than relying on undocumented assumptions about why a service was allowed.

7. Add stronger review for consequential decisions
When AI influences high-impact decisions, specify who reviews the output, who is accountable for the final decision, and how limitations or errors are escalated. Train users not to treat generated output as self-validating. Microsoft’s 2025 guide recommends human oversight and clear responsibility for outcomes in governance of agentic AI; organizations should apply safeguards proportionate to the consequences of the particular use.

Different controls address different parts of the problem. A tool that discovers applications does not, by itself, set access permissions or determine retention obligations. When evaluating platforms or internal processes, assess the capabilities below against the current environment and the organization’s needs.

Microsoft’s Entra and compliance materials describe capabilities in these areas, but they are vendor-authored guidance rather than an independent comparison or efficacy test. The reviewed material does not establish a universally best platform, comparative prices, or that a specific product constitutes compliance with a framework. Microsoft’s compliance guidance lists NIST AI RMF 1.0 among assessment templates it discusses; that fact alone does not establish that any vendor tool makes an organization compliant with the framework.
Use survey concerns as context, not incident rates
Microsoft’s April 2025 enterprise guide reports several figures through secondary citation notes. It says 80% of leaders cited data leakage as a top concern, citing iSMG’s First Annual Generative AI Study: Business Rewards vs. Security Risks, page 6. The guide also reports that 88% of organizations worry about bad actors manipulating AI systems, citing a Gartner Peer Community poll about concern over indirect prompt-injection attacks; it does not provide a poll year. It reports that 52% of leaders admitted uncertainty about navigating AI regulations, citing a Forrester study from November 2024, page 3.
These are reported concerns, not measured shadow-AI breach rates, evidence of causation, or proof that any particular control works. The Microsoft guide’s secondary citations do not provide enough information here to establish the original surveys’ populations, sample sizes, question wording, or methodologies. Use the figures as context for why leaders pay attention to the issue, not as estimates of an organization’s likelihood of a breach.

What CIOs should avoid assuming
- That a policy alone enforces control. Rules do not automatically discover services, limit application permissions, or create appropriate records.
- That all AI services handle prompts the same way. Review the specific service terms, configuration, data classification, and use case.
- That blocking every unapproved tool is a complete strategy. Governance also needs a workable approved path, clear ownership, least-privilege access, and ongoing review.
- That one product or framework label proves compliance. Verify capabilities, licensing, integrations, and current legal obligations for the organization’s jurisdictions and sector.
