How Banks Use AI to Detect Fraud and Assess Credit Risk

Banks use AI in some fraud-prevention and credit-risk workflows, but the two jobs are different. Fraud systems look for suspicious payment or account behavior and may trigger a review, a transaction decline, or a customer contact. Credit models analyze information relevant to repayment and risk, helping inform decisions such as whether to offer credit, at what terms, and how to manage exposure. In both cases, model output is part of a bank’s decision process—not proof of fraud or evidence that a computer makes every decision on its own.

Methods vary by institution. Federal Reserve testimony in March 2026 says supervised banks use both in-house and vendor AI products, but does not establish how many banks use a particular model or how well it performs. The most useful way to understand these systems is to follow the decision they support, the information they can use, and the controls around their use.

How do banks use AI to detect fraud?

A bank can use machine-learning models and related analytics to identify payment or account activity that differs from patterns the bank expects. The model is one part of a layered control system: it produces a signal that the bank can investigate or act on, rather than conclusively establishing that a transaction is fraudulent.

In testimony delivered on March 26, 2026, Randall D. Guynn, director of the Federal Reserve’s Division of Supervision and Regulation, said, “For instance, some firms use machine learning tools in fraud detection and prevention.” The statement confirms use by some supervised firms; it does not mean that every bank uses the same tools, or that AI is the only method used to protect payments.

What signals might a fraud model look for?

Fraud analytics can examine transaction information and customer-behavior patterns to flag activity that appears unusual in context. A payment that is out of character for an account, for example, may merit follow-up. That does not make it fraud: unusual behavior can have a legitimate explanation, and the system’s alert is a prompt for a bank-configured process.

The Office of the Comptroller of the Currency (OCC) identifies social engineering, elder abuse, account takeover, and collusion as concerns in payment systems. These problems may involve different clues. An account takeover may involve activity inconsistent with the account’s usual behavior; social engineering may lead a customer to authorize a payment that is not in their interests. A model can help surface patterns, but its output does not by itself explain who initiated a payment or why.

What happens after an alert?

The response depends on the bank’s controls and the situation. OCC payment-systems guidance describes real-time customer-behavior monitoring and notes that a bank may decline a transaction and contact the customer to ask whether it is legitimate. Other cases may be routed for additional review. An alert is not the same as a final fraud finding, and a decline is not a universal or automatic outcome of every alert.

That distinction matters to customers. A legitimate payment can look unusual, while a harmful payment may resemble ordinary activity. The sources do not provide system-specific false-positive rates, detection accuracy, or a guarantee that an AI-assisted bank will catch a particular scam. A bank’s intervention is a risk decision based on the information available at that moment.

Why AI sits alongside other controls

OCC guidance describes conventional safeguards alongside newer analytics: authentication, dual controls, segregation of duties, reconciliation, and second reviews, as well as machine learning, AI, modeling, and analytics. These controls address different points in the process. Authentication helps establish access; dual controls and separation of duties can limit the damage one person or compromised credential can cause; reconciliation can expose discrepancies after activity occurs; a model may help prioritize unusual activity for attention.

The practical lesson is that AI is not a substitute for a bank’s broader payment-security design. A model can miss activity, flag harmless activity, or depend on data that is incomplete or outdated. The rest of the control environment determines how a signal is checked and what happens next.

How does AI assess credit risk?

Credit-risk models address the likelihood and potential consequences of lending, not whether a payment is suspicious. Machine-learning models can analyze traditional and alternative data to inform credit decision-making and risk analysis. The Federal Reserve has described the potential for such data to reveal information that a traditional assessment might not capture, including for consumers with limited traditional credit histories.

That is a potential use, not a claim that alternative data is always accurate, fair, lawful, or used by every lender. Nor do the cited sources establish that AI replaces human underwriting. A model’s output is one input into a governed lending process.

What credit decisions can the analysis inform?

The Federal Reserve describes banking as data-driven: information underpins decisions to underwrite and price credit products and manage their risks. In practical terms, credit-risk analysis may inform whether a bank offers a product, the terms attached to it, or how the bank manages its exposure. The exact decisions and model use vary by bank and product.

These are related but distinct questions. A credit decision concerns a borrower and a potential or existing credit obligation. Payment-fraud detection concerns whether particular account or payment activity merits intervention. The data, timing, and consequences differ, even if statistical methods are used in both.

Dimension Fraud detection Credit-risk assessment
Primary question Does this payment or account behavior warrant further attention? What does available information indicate about credit risk and a lending decision?
Typical analytical focus Transactions and customer behavior, including patterns that differ from expected activity. Traditional and potentially alternative data relevant to credit decision-making and risk analysis.
Possible role of model output Flag activity for review or inform a possible transaction decline and customer contact. Inform underwriting, pricing, or exposure management as part of a governed process.
What a model signal does not establish That fraud has occurred or that a customer acted improperly. That a model alone approved or denied an application, or that every bank uses AI.

Can AI make a bank deny a loan?

AI can inform credit decisions, but the Federal Reserve sources described here do not establish that a model independently approves or rejects every applicant. A credit model may contribute to an underwriting process, while the bank remains responsible for how the model is selected, governed, and used. It would therefore be inaccurate to assume that every denial is an AI decision—or that a bank does not use models simply because a person communicates the outcome.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The sources also do not establish that AI has increased credit availability by a particular amount or that it improves decisions for every group. The possibility that additional data could help assess people with limited traditional credit histories is not evidence that a particular system achieves that result fairly or reliably.

How do banks know an unusual transaction is fraud?

They cannot know from an anomaly alone. A model identifies a pattern or risk signal; the bank must decide whether that signal is sufficient for a particular response, such as asking the customer to verify a payment or declining it. The OCC’s example of a bank contacting a customer after declining a transaction illustrates that verification can be part of the response, rather than treating a model alert as a final finding.

In general, a more useful question than “Did AI detect fraud?” is “What did the alert lead the bank to do, and how was the activity checked?” The reviewed supervisory material describes possible controls and interventions but does not publish a universal decision rule. Banks may configure different thresholds and processes according to their systems and risk management.

  • An alert is a signal. It can indicate that activity differs from a pattern or rule, not that the customer committed fraud.
  • A decline is an intervention. It may prevent a payment from proceeding while the bank checks whether it is legitimate.
  • A customer contact is a verification step. It can help distinguish an authorized payment from one the customer does not recognize, but it is not the only possible control.
  • Accuracy is system-specific. The cited sources do not report a common accuracy score or false-alert rate that can be applied across banks.

What risks and safeguards should readers understand?

AI can create or amplify risks if a bank relies on poor-quality data, uses a model it does not adequately understand, or fails to monitor how the system performs in operation. Federal Reserve materials identify explainability, operational, model, and data challenges, along with concerns about bias and privacy. These are not abstract issues: they affect whether a model’s output can be examined, whether the system remains reliable, and whether the data and decisions are appropriate for the bank’s purpose.

Explainability and data quality

Complex models can produce classifications whose input-to-output reasoning is difficult to inspect. That can make it harder for a bank to understand why an alert or risk assessment occurred, to identify an error, or to explain how the model is being used. Data quality matters too: missing, stale, inconsistent, or unrepresentative data can undermine a model’s output. More data is not automatically better if it is unreliable or unsuitable for the decision.

Bias, privacy, security, and operations

Bias needs attention because data and model design can affect how people are treated. Privacy and security matter because financial analysis depends on sensitive information and systems that must be protected. Operational risk includes the possibility that a model, its data pipeline, or surrounding process does not work as intended. These considerations apply to AI use in banking generally; they should not be confused with a claim that every model produces a specific kind of harm.

Generative AI raises additional issues that should be kept distinct from conventional predictive models used to classify transactions or estimate risk. Federal Reserve Governor Michael Barr has highlighted generative AI concerns including inaccurate outputs, inconsistent answers, security threats, and exposure of customer or proprietary information. Those concerns are about generative systems and should not be presented as measured outcomes of traditional fraud or credit models.

Model-risk governance under current guidance

The OCC’s revised model-risk guidance, issued April 17, 2026, describes risk-based practices covering model development and use, testing, validation and monitoring, governance and controls, and third-party products. The guidance says banks should tailor practices to their model-risk profile, size, and complexity. It is not a prescriptive or enforceable standard. The OCC says it is expected to be most relevant to institutions with more than $30 billion in assets, while it may also be relevant to smaller banks with significant model-risk exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The same 2026 interagency guidance excludes generative and agentic AI models from its scope. It describes its applicability as covering traditional statistical and quantitative models and non-generative, non-agentic AI. That scope distinction matters: the guidance’s model-risk framework should not be cited as if it directly governs every form of generative or agentic system.

For community banks, an OCC clarification from October 2025 says validation frequency and scope should reflect a bank’s exposures, activities, and complexity. It gives the example that a bank with few moderately complex models may reasonably do less than a bank with more extensive or complex model use. This is not a universal annual-validation rule. The 2025 clarification should be read alongside the OCC’s revised April 2026 guidance.

How to evaluate claims about banking AI

Official supervisory sources establish that some supervised banks use AI and describe relevant controls and risks. They do not establish a common performance benchmark, name a vendor that is best, or quantify AI’s effect on fraud losses, credit predictions, or credit availability. A bank, vendor, or news report making a performance claim should be assessed on the evidence behind that specific claim, rather than on the fact that a system uses AI.

For a bank evaluating a system—or a reader assessing a claim about one—the useful questions are operational rather than promotional:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Detection and false alerts: How does the system’s ability to surface relevant cases compare with the burden of reviewing harmless activity, and under what conditions was it measured?
  • Speed and response: How quickly can a bank act on a signal, and what options exist besides declining a payment?
  • Explainability: Can the bank inspect why the model flagged an event or produced a risk assessment well enough to govern its use?
  • Data coverage and privacy: What data is used, how reliable and relevant is it, and how are sensitive information and access protected?
  • Bias monitoring: How does the bank examine whether outcomes vary in concerning ways across populations or circumstances?
  • Validation and monitoring: What testing, independent review, and ongoing checks fit the model’s risk and the bank’s use of it?
  • Vendor transparency and resilience: If a third-party product is involved, what can the bank learn about it, and how would the process respond to outages or other operational failures?
  • Institutional fit: Does the system’s complexity and risk make sense for the bank’s portfolio, activities, and capacity to oversee it?

These questions are not a ranked scorecard, and no single answer establishes that a model is safe or effective. They reflect the issues supervisory sources identify: performance and intervention, explainability, data, bias, validation, third-party products, and operational controls.

What the evidence does—and does not—show

The Federal Reserve’s March 2026 testimony and the OCC’s April 2026 guidance provide current evidence that AI is part of some banks’ fraud and model-risk discussions. The OCC payment-systems handbook supplies examples of monitoring and layered controls. Earlier Federal Reserve speeches help explain possible uses of machine learning in fraud analysis and credit assessment, as well as concerns about opacity and bias. These sources support a careful account of how models may be used; they do not support a blanket claim that AI is used by every bank or that it guarantees better outcomes.

For consumers, that means not assuming an alert proves wrongdoing, and not assuming a credit outcome was made solely by a model. For institutions, it means evaluating the model as part of a controlled process, including its data, limitations, validation, monitoring, vendor dependencies, and fit with the bank’s risk. The central distinction remains: fraud analytics help a bank decide whether activity warrants intervention; credit-risk models can inform lending and exposure decisions.
