They pay interest to depositors and other funders, then keep the difference as net interest income (NII)—before operating costs, credit losses and taxes. That difference is central to banking, but it is not the same as a bank’s total profit, and higher market rates do not automatically make every bank more profitable.
The basic business: borrow, lend and earn a margin
A bank’s interest business connects two sides of its balance sheet. On the funding side, it receives deposits from customers and may also borrow from other sources. On the asset side, it makes loans, buys investment securities and may hold interest-earning balances at other banks. These assets generate interest income; deposits and other interest-bearing funding can generate interest expense.

The bank’s net interest income is the difference between the interest it earns and the interest it pays. It is a measure of the interest business, not the amount the bank can distribute as profit. The bank still has to cover staff, branches, technology, servicing, compliance, other operating expenses, credit losses and taxes. Capital requirements and risk management also constrain how a bank can deploy its funds.

The bank must fund the loan, service it and account for the possibility that the borrower may not repay in full. It may also have other income and costs that are not captured by the loan’s interest rate.

What happens to a customer’s deposit
A deposit is a liability and a source of funding
When a customer deposits money, the bank records an obligation to the customer: the customer can generally use the account under its terms. In accounting terms, the deposit is a bank liability. At the same time, deposits are an important source of funding that supports the bank’s lending and investment activities. Calling a deposit “free money” misses both the bank’s obligation to the depositor and the costs of maintaining access to funds and providing account services.
Some accounts pay no explicit interest, while savings accounts, interest-bearing transaction accounts and time deposits may pay interest. A bank’s funding costs depend on the mix of accounts, the rates it offers, and how customers respond to competing offers and market conditions. Even a deposit with no explicit interest expense can involve service and liquidity costs.
Why a bank does not lend out each deposited dollar in a simple one-to-one way
The useful mental model is that deposits provide funding for a bank’s overall balance sheet, not that each customer’s particular dollar is assigned to a particular borrower. Banks hold a mix of assets and liabilities, and their funding can include sources other than deposits. The interest mechanism is about the return on the overall pool of earning assets compared with the cost of funding, alongside the bank’s other obligations and expenses.

Banks earn interest from several kinds of assets, including consumer, mortgage and business loans, investment securities, and interest-earning balances held at other banks. These assets do not all behave alike. They can differ in credit risk, maturity and the speed at which their rates change when market rates move.

A floating-rate loan can reset its interest rate more quickly than a fixed-rate loan. A fixed-rate loan may keep producing the agreed rate until it matures or is refinanced, even if market rates have since changed. Securities also have their own cash flows and maturities; an existing fixed-rate security may be worth less in the market when rates rise. A bank’s earnings consequently depend not just on the level of rates, but on what it owns, how it funds those assets and when each rate can reset.
In practical terms, the bank receives interest from borrowers and other counterparties according to the terms of loans and investments. It uses its funding sources to support those assets and pays interest where its funding agreements require it. The resulting difference is NII, before noninterest expenses and credit losses.
Net interest income, margin and spread are different measures
These terms describe related parts of the interest business, but they are not interchangeable. A bank filing may report more than one, with different figures.
- Interest income: Interest collected on loans, securities and other interest-earning assets.
- Interest expense: Interest paid on deposits, borrowings and other interest-bearing liabilities.
- Net interest income (NII): Interest income minus interest expense. It is a dollar amount for a stated reporting period.
- Net interest margin (NIM): NII relative to average earning assets. It expresses how much net interest income a bank generated in relation to the assets that earn interest. Reporting conventions matter when comparing institutions.
- Net interest spread: A difference between yields earned on assets and rates paid on interest-bearing liabilities. It is related to NIM, but it is not a synonym for NIM.
NII tells a reader the scale of the bank’s net interest earnings for a period; NIM puts those earnings in relation to average earning assets. Spread focuses on a yield-versus-funding-rate difference. As a result, NIM and spread can differ even when they refer to the same institution and reporting period. Use each bank’s stated definitions and compare like periods and conventions.

Why interest-rate increases can help one bank and hurt another
A market-rate change affects assets and funding differently, and often on different schedules. A bank with loans that reprice quickly may earn more interest sooner when rates rise. But depositors may also seek higher yields, forcing the bank to raise deposit rates or otherwise compete to retain funding. If funding costs rise quickly while asset yields adjust slowly, NII can come under pressure.
The reverse timing can also matter. If deposit costs adjust more slowly than asset yields, an increase in loan income may initially outpace the increase in funding expense. That is not a universal result: customer behavior, deposit mix, loan terms, securities holdings and the bank’s risk-management choices all influence the outcome.
There is also a valuation effect, separate from the interest cash flows. When market rates rise, the market value of existing fixed-rate securities can fall. The joint interest-rate-risk guidance from the Federal Reserve, FDIC and OCC puts the broader point this way: “Changes in interest rates affect a bank’s earnings by changing its net interest income and the level of other interest-sensitive income and operating expenses.” Rate movements can affect both what a bank earns and other rate-sensitive parts of its business.
What to look for when rates move
- Asset repricing: How much of the loan and securities portfolio can reset quickly, and how much is fixed-rate?
- Funding costs: How quickly do deposit rates and borrowing costs change?
- Deposit behavior: Do customers keep funds in the bank, move them between account types or seek higher yields elsewhere?
- Valuation and risk management: What exposure does the bank have to changes in the market value of existing fixed-rate assets?
- Credit performance: Are borrowers continuing to repay, or are credit losses offsetting interest earnings?
These factors explain why “rates are up” is not enough to predict a particular bank’s results. To compare banks, examine NII and NIM over time alongside asset yields, funding costs, deposit mix, repricing exposure, credit-loss provisions, nonperforming loans, noninterest income and operating costs. Use the same reporting period and definitions wherever possible.

Interest is only one source of bank income
Banks can also earn noninterest income from fees and other services. They incur noninterest expenses as well as costs tied to credit losses. A bank’s final profit therefore reflects much more than the difference between loan rates and deposit rates. The sources cited here do not establish a single current percentage of all U.S. bank revenue that universally comes from interest rather than fees, so a fixed sector-wide split would be misleading.
Credit losses are especially important to the distinction between interest earnings and profit. Interest income may be recorded on earning assets, but a borrower’s failure to repay can impose a loss. Banks account for expected and realized credit costs, and those costs can materially affect results. Two banks with similar NII can consequently report different profits because their credit outcomes, operating expenses, taxes and other income differ.

One SEC-filed annual report’s average-balance analysis illustrates the terms. These are figures for one bank for the year ended December 31, 2025; they are not a sector average or a prediction for another bank. The filing reports rounded amounts, so the displayed income and expense amounts may not subtract exactly to its separately reported NII.
| Measure or account | 2025 reported figure |
|---|---|
| Interest income on interest-earning assets | $1.289 billion |
| Interest expense on interest-bearing liabilities | $386.460 million |
| Net interest income | $902.588 million |
| Net interest margin | 4.51% |
| Net interest spread | 3.77% |
| Average interest-bearing deposits and their cost | $13.357 billion average balance; 2.60% cost |
| Savings and interest-bearing transaction account cost | 2.42% |
| Time-deposit cost | 3.66% |
The different costs for savings and interest-bearing transaction accounts versus time deposits show why the composition of deposits matters: a bank’s total funding cost reflects the types of balances it holds, not simply one rate. The reported 4.51% NIM and 3.77% spread also demonstrate why readers should not substitute one measure for the other.

What recent U.S. banking figures do—and do not—show
Aggregate data provide context for the scale of deposits and lending, but they do not tell a reader how profitable an individual bank is. The Federal Reserve’s June 2026 report on banking-system conditions describes aggregate deposits at U.S. commercial banks as reaching $18.3 trillion in August 2025, a historical high. The same report says aggregate loans grew by more than 5 percent on an annualized basis in the second quarter of 2025. The deposit figure is a dated historical balance, and the loan-growth figure is a period-specific growth rate—not a current balance or a forecast.
The FDIC reported that community banks earned $29.9 billion in net income for full-year 2025, up 22.5 percent from 2024, and said the increase was primarily attributable to higher NII. This result is specifically for community banks; it should not be presented as the profit growth of all U.S. banks or as evidence that every bank benefited from interest-rate changes in the same way.
How to judge whether a bank is earning well from interest
A single rate or ratio rarely tells the whole story. When reviewing a bank’s financial statements, start with the direction of NII and NIM over comparable periods, then investigate what drove the change. A rising NIM may reflect a favorable gap between asset yields and funding costs, but it does not by itself establish that overall profits rose or that the bank’s risks fell.
- Check the period and definition. Compare the same quarter or full year, and confirm how the institution calculates NIM and spread.
- Separate income from expense. Look at interest income and interest expense as well as NII, so it is clear whether a change came from asset returns, funding costs or both.
- Inspect the deposit mix and cost. Compare the rates and average balances of different deposit types, including interest-bearing accounts and time deposits.
- Assess repricing exposure. Consider the balance between loans and securities that can reprice quickly and assets with fixed rates, together with how promptly funding costs adjust.
- Account for the rest of the business. Review credit-loss provisions, nonperforming loans, noninterest income and operating costs before drawing a conclusion about profit.
For example, NII may increase while the cost of deposits is also rising. Whether that change is sustainable depends on the bank’s asset yields, customer response and future repricing. Likewise, an apparently strong margin does not remove the need to consider credit losses or valuation exposure. The meaningful comparison is a bank’s interest earnings in context, not a headline rate viewed on its own.
