How Banks Can Govern AI Models to Reduce Operational and Financial Risk

Banks reduce AI-related operational and financial risk by governing each model through its full lifecycle: inventorying and classifying it, rating the consequences of its use, assigning accountable owners, independently challenging its data and performance, monitoring it after deployment, and controlling vendors. The controls should be proportionate to the model’s complexity, exposure, business purpose and effect on customers—not copied from a one-size-fits-all checklist.

What changed in U.S. bank model-risk guidance in 2026?

On April 17, 2026, the Office of the Comptroller of the Currency (OCC), Federal Reserve and Federal Deposit Insurance Corporation issued revised interagency model-risk guidance. Federal Reserve SR 26-2 and OCC Bulletin 2026-13 record that the revision supersedes SR 11-7 and the 2021 interagency model-risk statement for Bank Secrecy Act and anti-money-laundering systems.

The guidance is risk-based. Controls are expected to reflect a bank’s model-risk profile, size, operational complexity and extent of model use. It is most relevant to organizations with more than $30 billion in total assets, but a smaller institution can still face significant exposure because of extensive, complex or nontraditional model use.

This is supervisory guidance, not an enforceable standard or a prescriptive checklist. OCC Bulletin 2026-13 states: “This guidance does not set forth enforceable standards or prescriptive requirements; accordingly, non-compliance with this guidance will not result in supervisory criticism against a banking organization.” That qualification does not protect a bank from criticism or enforcement for breaking a law or operating in an unsafe or unsound manner because its model-risk controls are inadequate.

Which AI systems are covered—and which are not?

For this guidance, a model is “a complex quantitative method, system, or approach that applies statistical, economic, or financial theories to process input data into quantitative estimates.” A simple calculation or deterministic rule-based program without those theoretical foundations is outside that definition.

System or use How the April 2026 guidance treats it Practical governance implication
Statistical, economic or financial model producing quantitative estimates Within the model definition when sufficiently complex Apply proportionate development, validation, monitoring and governance controls.
Traditional credit, valuation, capital, reserve or risk-measurement model Typical model-risk use Document purpose, assumptions, data, limitations, testing and approval authority.
Simple arithmetic or deterministic rules without statistical, economic or financial theory Excluded from the definition Manage it through appropriate technology, process, security and change controls rather than mislabeling it as a covered model.
Generative AI Explicitly outside the revised model-risk guidance Use broader risk-management and governance frameworks; do not claim SR 26-2 or OCC Bulletin 2026-13 prescribes its controls.
Agentic AI that can plan or take actions Explicitly outside the revised model-risk guidance Set controls according to the use case, autonomy, access, materiality, consumer effects and vendor dependencies.

Generative and agentic systems are excluded because their capabilities and risks are evolving. Federal Reserve Vice Chair for Supervision Michelle W. Bowman said supervisors expect banks to rely on existing risk-management frameworks and other governance practices while determining suitable controls for these systems. A bank should therefore maintain one inventory of AI-enabled tools while clearly marking which items fall within the model guidance and which require another control framework.

How do AI models create operational and financial risk?

The OCC describes model risk as adverse consequences from decisions based on models that are incorrect or misused. A flawed model can generate an inaccurate estimate; a sound model can still cause harm when used outside its purpose, fed unsuitable data, configured incorrectly or allowed to operate after conditions have changed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Decision error: An inaccurate estimate can affect credit underwriting, exposure valuation, risk measurement, capital or reserve adequacy and other material decisions.
  • Process failure: An undocumented change, broken data feed, incorrect implementation or unavailable control can turn a technically sound model into an operational problem.
  • Misuse: Employees may apply an output beyond the population, time period or decision for which it was designed, especially when access is broad and training is weak.
  • Customer impact: Errors in a credit-related use can affect eligibility, pricing or treatment of consumers and create compliance, remediation and reputational consequences.
  • Concentration and dependency: A proprietary vendor model or shared data service can become a single point of failure across several business lines.
  • Drift: Economic conditions, fraud patterns, customer behavior, data definitions or system interfaces can change faster than the model’s assumptions.

These are risk pathways, not a published estimate of losses. The official sources do not quantify losses caused by bank AI models, so a bank should measure its own incidents, near misses, overrides, complaints and financial impact rather than rely on an invented industry statistic.

How should a bank govern AI models?

1. Build one inventory and classify every use

Record each model and AI-enabled tool, its owner, purpose, inputs, outputs, users, affected process, deployment location, vendor and date of approval. Identify whether it is a covered quantitative model, a deterministic tool, generative AI or agentic AI. Include pilots, embedded vendor functionality and employee-accessible tools; an unregistered experiment can still influence a customer or financial decision.

For each entry, document the decision it supports and the action a person or system can take from its output. “Assists underwriting” is less useful than “produces a recommended credit limit that an underwriter may approve, change or reject.” This description lets risk and audit teams test the actual control boundary.

2. Rate consequence and exposure

Prioritize reviews using a documented scoring method. Relevant dimensions include business significance, financial exposure, complexity, prevalence, number of users, degree of automation, reversibility of the decision and potential consumer harm.

Bowman’s May 1, 2026 speech offers a practical supervisory lens: “To mitigate and manage risk, we must understand the specifics regarding the use case for its deployment.” She asks: “Will it be used for material tasks? Is it broadly accessible to employees or limited? And does its use directly affect consumers and customers, as with credit determinations?” Those questions should appear in intake and change-review forms, not only in board presentations.

Higher-priority indicator Why it increases control needs Example response
Direct effect on credit or another consumer outcome An error can affect an individual and trigger legal, remediation and reputation risks. Require documented human authority, outcome testing, complaint monitoring and rapid suspension criteria.
Material financial or capital decision A small error can change reserves, valuation, limits or reported risk. Use independent validation, sensitivity analysis and senior approval of limitations.
Broad employee access More users create more opportunities for unauthorized or unsuitable use. Apply role-based access, training, logging and approved-use guidance.
High complexity or opaque vendor method Weak understanding makes it harder to detect defects or explain outcomes. Obtain documentation, test outputs independently and set contractual information rights.

3. Assign accountable ownership and separation of duties

Name a business owner responsible for purpose and outcomes, a technical owner responsible for implementation, and an independent validation or challenge function. Compliance, legal, information security, privacy, internal audit and model-risk management should have defined review points rather than informal veto power.

Policies should specify who can approve a new use, accept a validation finding, authorize a material change, pause production and communicate an incident. A committee can coordinate decisions, but it should not obscure the individual accountable for the result.

4. Challenge the model and its evidence

Before production use, examine the theory or design rationale, assumptions, training and reference data, feature definitions, implementation code or configuration, known limitations and testing evidence. Validation should test whether the model is fit for its stated purpose, not merely whether it produces plausible numbers.

  • Test accuracy, stability, sensitivity to assumptions and performance across relevant populations or portfolios.
  • Check data lineage, missing values, access controls, transformations and changes between development and production.
  • Compare outputs with reasonable benchmarks, alternative methods or expert judgment where appropriate.
  • Document unresolved limitations, compensating controls, usage restrictions and the person who accepted them.

For generative or agentic AI, adapt the same discipline to the system’s actual behavior: test prompts and failure modes, restrict tools and permissions, review output handling, and establish human approval for consequential actions. Those practices are a broader governance response, not a claim that the 2026 model-risk guidance covers these systems.

5. Monitor after deployment

Monitoring should show whether the model remains fit for purpose as inputs, conditions and usage change. Select indicators tied to the use case: predictive performance, error rates, drift in important inputs, override rates, data-quality failures, latency, complaints, exceptions, security events and financial impact.

Set thresholds and escalation paths before a problem occurs. A breach might require investigation, tighter human review, rollback to a prior version, temporary suspension or retirement. Keep a dated record of alerts, decisions and remediation so management and auditors can see whether monitoring actually changes behavior.

6. Control third-party and vendor models

Buying a model does not transfer responsibility for its outcomes. Before onboarding, assess the vendor’s documentation, data sources, update process, testing, security, resilience, subcontractors, incident notice and ability to support audits. Contract terms should address access to performance information, version changes, retention, service continuity and exit assistance.

Where source code or proprietary methods are unavailable, compensate with stronger output testing, use restrictions, independent benchmarking, monitoring and contractual evidence rights. Reassess the model when the vendor changes its version, data, hosting arrangement or intended use. A vendor model used in several products should have a consolidated view of exposure rather than separate, disconnected approvals.

What does the new guidance require from smaller and larger banks?

The agencies expect proportionality, not identical paperwork. A large organization with many material models may need specialized model-risk staff, tiered committees, centralized inventories and extensive independent validation. A community bank may use fewer models and rely on a simpler register, documented risk ratings, qualified external expertise and focused testing.

The $30 billion figure is an applicability indicator, not a safe harbor or a measure of AI loss. Smaller banks should ask whether their activities create significant exposure through concentration, complexity, third-party reliance or nontraditional products. Larger banks should not assume that scale alone makes every low-impact tool a high-tier model.

Do community banks need annual model validation?

No universal annual full-validation rule applies merely because a bank uses a model. OCC Bulletin 2025-26, issued October 6, 2025, clarified the community-bank position before the April 2026 revision. Senior Deputy Comptroller and Chief National Bank Examiner James M. Gallagher wrote: “OCC’s guidance on model risk management does not, and should not be interpreted to, require community banks to perform annual model validation.”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Frequency and scope should follow risk exposure, business activity, model complexity and extent of use. A high-impact credit model may warrant frequent performance checks and periodic deep validation, while a stable, low-impact model may use a different cycle supported by ongoing monitoring and event-driven review. Revalidate after a material methodology, data, system, portfolio or use change, and when monitoring shows deterioration.

How can a bank make governance auditable?

Maintain evidence that connects a model’s approval to its actual use. A practical control file contains:

  • Inventory record, classification, risk tier, owner and approval date.
  • Purpose statement, decision map, users, affected customers and prohibited uses.
  • Data lineage, assumptions, methodology, implementation and version history.
  • Validation report, performance tests, limitations and accepted findings.
  • Monitoring dashboard, thresholds, alerts, overrides, incidents and remediation.
  • Vendor due diligence, contract rights, service-level information and change notices.
  • Retirement or rollback plan, retained records and lessons from incidents or near misses.

Internal audit can sample records from the inventory to verify that approval, validation, monitoring and change management match production reality. Boards and risk committees should receive exceptions, overdue remediation, material incidents and aggregate exposure—not only a count of approved models.

Common governance mistakes and their fixes

Mistake Why it fails Better practice
Treating SR 11-7 as the current standalone rule It ignores the April 17, 2026 revision and its risk-based scope. Anchor policy references to the revised interagency guidance and document how proportionality is applied.
Calling every automation an in-scope model It confuses deterministic software with complex quantitative methods and wastes control effort. Classify by the guidance’s definition, then assign suitable technology and process controls to excluded tools.
Applying the 2026 guidance directly to generative or agentic AI The agencies explicitly exclude those systems. Use broader risk frameworks and tailor controls to autonomy, access, materiality and consumer effects.
Scheduling identical annual validation for every model It creates calendar compliance without matching actual exposure. Use risk-based frequency, continuous monitoring and event-triggered reviews.
Accepting vendor claims without independent evidence Opacity can hide drift, unsuitable data or a change in behavior. Require documentation, test outputs, monitor production and preserve audit and exit rights.
Measuring only technical accuracy A model can be accurate yet misused, inaccessible to oversight or harmful in a particular workflow. Monitor use, overrides, access, customer outcomes, complaints and operational controls alongside performance.

A practical decision test for every new AI use

  1. Define the use: What task does the system perform, what output does it produce and what action follows?
  2. Determine scope: Is it a covered quantitative model, deterministic software, generative AI or agentic AI?
  3. Assess consequences: Could it affect credit, customers, capital, reserves, valuation, limits, compliance or a critical operation?
  4. Set controls: Who owns it, who can use it, what evidence is required and what human approval remains?
  5. Prove and monitor: How will the bank test assumptions, detect deterioration, investigate incidents and stop use?
  6. Reassess change: What events—new data, vendor version, market shift, expanded access or changed purpose—trigger review?

Used consistently, this test connects governance effort to the decisions and customers most exposed to error. It also gives executives, supervisors and auditors a defensible explanation of why controls differ across systems.

What bank leaders should ask now

  • Can we identify every AI-enabled tool, including vendor features and employee-accessible pilots?
  • Which uses directly affect consumers or material financial decisions?
  • Where are ownership, validation or monitoring responsibilities unclear?
  • Which models depend on data or vendors that we cannot independently inspect?
  • What evidence would cause us to restrict, suspend or retire a model?
  • Does our policy distinguish the April 2026 guidance from controls for generative and agentic AI?

The strongest program is not the one with the most forms. It is the one that can show, for each consequential use, why the system is appropriate, who is accountable, how performance is challenged, what happens when conditions change and how the bank prevents an unreliable output from becoming an unchecked operational or financial decision.
