1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsAI could push inflation down by raising productivity, push it up during an investment surge, alter which workers and tasks are in demand, and eventually change the economy’s equilibrium real interest rate. None of those outcomes is automatic. The result depends on how quickly firms adopt AI, whether gains spread beyond a few companies, how much new computing and energy capacity is available, how households and businesses change their spending, and how workers move between tasks and occupations.
The most useful distinction is between transition effects and long-run effects. In the short run, investment, wealth expectations and bottlenecks can add demand faster than productive capacity expands. Over a longer horizon, broad productivity gains can increase supply and reduce unit costs. Employment disruption can appear before those gains are widely shared, while interest rates depend on whether higher productivity persists rather than on AI investment alone.

The three channels in one view
- Inflation: AI can increase supply and lower unit costs, but data-center construction, chips, software, electricity and higher expected income can increase demand. The net effect may change over time.
- Employment: AI changes tasks within occupations as well as the number of workers employers need. Exposure estimates are not counts of jobs that will disappear.
- Interest rates: Persistent productivity growth can raise investment returns and reduce household saving, potentially lifting the equilibrium real rate, or r*. That is a conditional mechanism, not a guaranteed rate increase.
There is no single harmonized, observed causal estimate for AI’s effect on economy-wide inflation or interest rates across countries. The strongest numerical claims currently come from scenario analysis, model calibration or early investment data, each of which answers a different question.
How AI could change inflation
The supply-side case: more output at lower unit cost
AI-supported production can let a company deliver more services with the same labor and capital. Examples include software that assists research, customer support or logistics, and tools that reduce the time required for routine analysis. If businesses pass lower costs through to customers, potential supply expands and price pressure eases.

Federal Reserve Governor Lisa D. Cook said in a September 28, 2026 speech that “On balance, a broad-based increase in productivity, when and if it comes, could lead to a modest easing in price pressure.” Her wording is important: the relief depends on productivity being broad-based, actually arriving and reaching prices. Cook’s assessment was her own view, not a Federal Reserve Board or Federal Open Market Committee forecast.
The demand-side case: investment and expectations arrive first
Building AI capacity requires spending before the resulting output is available. Firms may buy servers, networking equipment, software and specialized services; households and investors may increase spending if they expect higher future incomes or asset values. That demand can lift prices when suppliers cannot expand quickly.
The International Monetary Fund’s 2026 Annual Report estimates that AI-related technology investment contributed 0.5 percentage point to U.S. GDP growth in 2025. This is an estimate of the investment contribution to growth, not a measurement of AI’s total productivity effect or a forecast of future inflation. The same report summarizes external estimates that global AI investment could exceed $2 trillion in 2026; that figure is forward-looking and is not presented as an IMF measurement.
Physical bottlenecks can create temporary inflation
Data centers need electricity, grid connections, land, construction capacity and advanced chips. If those inputs are scarce, their prices can rise even while AI eventually lowers the cost of other services. In a February 17, 2026 speech, Federal Reserve Governor Michael S. Barr identified electricity-supply constraints and data-center demand as a possible short-run inflation channel.
These are relative-price effects as well as an aggregate question. A jump in electricity or semiconductor prices may be painful for particular industries without producing persistent economy-wide inflation. Monetary policy is a blunt instrument for a narrow shortage: raising interest rates can weaken overall demand but cannot quickly build a transmission line or manufacture a scarce chip.
Why timing and expectations matter
A calibrated BIS multi-sector model illustrates two different paths. When households and firms do not anticipate future productivity gains, adoption is initially disinflationary because supply improves before spending adjusts; later, general-equilibrium demand effects can produce moderate inflation. When people anticipate gains and increase spending or investment immediately, inflation rises at the start of adoption.

Those are model results under stated assumptions, not measured causal effects. ECB Executive Board member Philip R. Lane likewise described early demand pressure when future gains are rapidly incorporated into spending, and a smaller initial effect when households and firms learn and adjust gradually.

| Adoption pattern | Likely near-term pressure | Possible later effect | What determines the outcome |
|---|---|---|---|
| Broad, gradual productivity gains | Limited demand surge; capacity has time to adjust | Lower unit costs and modestly easier price pressure | Competition, wage growth and how much of the saving reaches customers |
| Rapid, widely anticipated gains | Higher spending, investment and asset demand | Supply may catch up, but inflation can be elevated during the transition | Expectations, financing conditions and bottlenecks |
| Concentrated gains in a few firms or sectors | Input shortages and markups can raise selected prices | Weak economy-wide pass-through if adoption remains narrow | Market concentration and diffusion to smaller firms |
| AI investment without durable productivity | Demand rises while productive capacity disappoints | Higher costs, debt losses or a later investment pullback | Whether projects generate cash flow and usable output |
Will AI make prices go down?
It may lower prices in products where AI sharply reduces labor or processing costs and firms compete for customers. It may instead raise prices where providers keep the savings as markups, where demand expands faster than capacity, or where electricity and hardware remain scarce. Cook specifically warned that productivity gains may not flow through to prices when market concentration allows higher markups.
Therefore, “AI is deflationary” is too broad. The defensible claim is conditional: broad, persistent productivity with competitive pass-through could ease price pressure, while front-loaded investment and constrained inputs could do the opposite first.
How AI could affect employment and wages
Exposure is not the same as elimination
AI works on tasks, not just whole occupations. A system may automate a routine step, assist a worker with a difficult step, change the skills required, or create a new task that did not previously exist. Productivity can also increase demand for workers when lower prices expand a market or when new products require people to operate, supervise and sell them.
In a June 25, 2026 article, IMF First Deputy Managing Director Dan Katz reported an IMF staff estimate that approximately 40 percent of jobs globally could be affected by AI in some way. “Affected” includes changes in tasks, skills or work organization; it does not mean that 40 percent of jobs will be eliminated.

What early U.S. evidence does—and does not—show
Cook’s September 2026 speech said evidence of significant structural labor-market change overall remained limited. She nevertheless pointed to possible declining demand in some coding and simultaneous-translation work and to difficulties finding first jobs for some recent graduates. These observations identify areas of concern; they are not proof of a broad aggregate employment decline.

Early indicators can also move in opposite directions. A company may reduce hiring for an automated task while expanding hiring for product design, data governance, sales or customer implementation. National employment statistics may therefore lag changes visible in particular occupations.
Wages and bargaining power
Workers who can use AI to produce more valuable output may see stronger demand and higher wages, especially when their skills complement the technology. Workers whose tasks are readily substituted may face weaker wage growth or a need to retrain. If AI enables more people to perform a task, competition can reduce pay even when total employment rises; if it creates scarce complementary skills, pay can increase.
The distribution depends on adoption speed, worker mobility, training, competition and how quickly new tasks appear. An economy can record higher average productivity while some occupations, regions or age groups experience layoffs or prolonged transitions.
Structural mismatch versus cyclical unemployment
Cyclical unemployment reflects weak aggregate demand and may respond to lower interest rates. Structural mismatch occurs when available workers do not have the skills, location or experience that expanding jobs require. AI can produce the second problem even when overall demand is healthy. Changing interest rates cannot by itself provide occupational training, recognize prior experience or move a worker to a new labor market.
The IMF’s 2026 discussion of “AI: Deployment and Disruption” also highlights distributional differences and the risk of layoffs and financial losses if expensive AI investments fail to pay off. The adjustment therefore has two sides: workers may need support to move into complementary roles, while firms and lenders may face losses if expected productivity never materializes.
Could AI push interest rates higher?
What economists mean by r*
r* is the equilibrium real interest rate: the inflation-adjusted rate consistent with the economy operating near sustainable output and stable inflation over time. It is not a mortgage quote, a bond yield or a policy rate that can be read directly from an AI investment total.

The productivity-and-saving mechanism
Barr’s February 17, 2026 speech set out a conditional chain. A lasting productivity boost can raise the expected return on business investment, increasing capital demand. If households expect faster future real-wage growth, they may save less because lifetime income appears higher. More investment demand combined with less saving can raise the equilibrium real rate.

Barr summarized that possibility: “All of this would imply a higher setting for the policy rate when the economy is at equilibrium, or what monetary economists call r*.” He was describing a mechanism that requires a long-lasting productivity improvement, not predicting that AI will automatically raise the next policy decision.
Why a temporary boom would imply something different
If spending on data centers and equipment surges but productivity gains are short-lived, capital demand may fall once construction is complete. A later investment slowdown could pull the neutral rate lower rather than higher. Financial losses from projects that fail to earn returns could also reduce household wealth and business spending.
Even with durable productivity, the effect on saving is ambiguous. Higher expected income can reduce saving, but uncertainty about jobs, taxes or future technology can lead households to save more. International capital flows, demographics, public borrowing and the global distribution of AI gains also affect the equilibrium rate.
Why a higher r* is not an automatic policy-rate hike
Central banks set a nominal policy rate in response to inflation, employment and financial conditions. If productivity raises potential output while inflation remains subdued, policymakers may not need to tighten immediately. If demand and inflation rise faster than supply, a higher policy rate may be appropriate. The relevant question is whether the productivity path is persistent and how inflation expectations are behaving, not whether AI spending is large in dollar terms.

Supply and demand can move together
BIS Bulletin 130, published July 28, 2026, notes that AI’s payoff is uncertain and uneven. The same technology can expand future supply while increasing current demand for capital, energy and skilled labor. When both forces operate at once, standard indicators make it harder to tell whether weakness is a normal business-cycle slowdown or a supply-side transition.

Relative prices can be mistaken for general inflation
A shortage of electricity for data centers, for example, can raise power prices and affect nearby industries without causing a persistent rise in all prices. Broad monetary tightening may reduce demand in sectors unrelated to the shortage. Policymakers must judge whether an observed increase is a temporary relative-price change, a generalized inflation process or a sign that expectations are becoming unanchored.
Labor-market data may send mixed signals
Employment can remain high while hiring shifts away from exposed entry-level tasks. Productivity can rise while wage gains diverge by occupation. A central bank that reacts only to aggregate unemployment could miss structural mismatch; one that reacts to every sectoral layoff could unnecessarily weaken demand elsewhere.
Scenarios to use instead of a single AI forecast
| Question | Transition scenario | Broad-gain scenario | Disappointing-investment scenario |
|---|---|---|---|
| Inflation | Demand and bottlenecks lift prices before supply expands | Lower unit costs gradually ease price pressure | Input costs rise without sufficient productivity relief |
| Employment | Task displacement arrives before retraining and new work | Augmentation and new tasks support broad job creation | Layoffs follow failed projects and weaker investment |
| Wages | Substitutable tasks face pressure; complementary skills gain | Productivity and competition allow wider pass-through | Job losses and uncertainty weaken bargaining power |
| Interest rates | Policy responds to inflation and financial conditions | Persistent productivity can lift r* | Investment retreats, potentially lowering capital demand |
| Policy challenge | Separate bottlenecks from generalized inflation | Estimate the new productive capacity | Manage losses without confusing them with supply growth |
Adoption speed, the breadth of diffusion, wage pass-through, competition, worker mobility and the persistence of productivity determine which column best describes reality. These variables can differ sharply across countries and industries.

- Productivity and unit labor costs: sustained output gains with stable or falling unit costs are stronger evidence of supply expansion than investment announcements alone.
- Business investment and capacity constraints: spending on computing, construction, chips and electricity shows demand pressure; evidence that capacity is expanding shows whether bottlenecks are easing.
- Prices and markups by sector: falling costs that do not reach customers may indicate weak competition or higher markups rather than a lack of productivity.
- Hiring, vacancies and wages by task: occupation-level changes can reveal displacement or augmentation before national employment moves materially.
- Job-finding rates for new entrants: difficulty obtaining first jobs can signal an entry bottleneck even if total employment remains resilient.
- Household saving and expected income: these help determine whether productivity raises or lowers the supply of saving.
- Inflation expectations and persistence: temporary price spikes require a different response from broad, self-reinforcing inflation.
- Returns on AI capital: realized cash flow and output show whether an investment boom is building durable capacity or a temporary demand surge.
What this means for workers, businesses and households
Workers
Focus on tasks that AI complements, develop skills that are difficult to codify, and expect roles to change even when an occupation survives. The timing of retraining matters because displacement can precede the creation of new jobs.
Businesses
Separate measurable productivity from spending intended merely to keep pace with competitors. A project that raises output, quality or speed can expand capacity; a project that only adds demand for scarce hardware and electricity may increase costs without improving supply.
Households and savers
Do not infer a guaranteed path for mortgage rates, deposit rates or bond yields from AI headlines. Those rates depend on inflation, central-bank decisions, fiscal policy, global saving and risk premiums as well as any change in r*.
Bottom line
AI is best understood as a set of shocks arriving on different clocks. Near-term investment and bottlenecks can be inflationary; broad, competitive productivity gains can eventually ease price pressure. Employment exposure can be large without equivalent job elimination, and the transition may be painful for particular workers even if average productivity rises. A persistent productivity gain could lift r* through stronger investment and lower household saving, but a temporary boom or failed projects could do the opposite. Central banks therefore have to interpret realized productivity, sectoral prices, labor reallocation and inflation expectations together rather than treat AI as automatically deflationary, job-destroying or rate-raising.
