GST vs. VAT: How India’s Goods and Services Tax Works Differently

India’s Goods and Services Tax (GST) is a value-added tax (VAT)-style consumption tax, not a fundamentally different kind of tax. The key distinction is how India applies that shared model: GST is split between central and state or union-territory taxes for supplies within a jurisdiction, while the Integrated GST mechanism handles inter-state supplies and allocates tax according to destination rules.

How GST and VAT are related

VAT describes a tax design: businesses collect tax at stages of production and sale, while eligible tax paid on inputs can generally be credited against tax due on sales. This mechanism taxes value added along the chain and is intended to place the final consumption burden on the consumer. A tax called GST can embody the same design. The OECD’s 2016 Recommendation defines VAT to include a national tax known by another name, “such as Goods and Services Tax (GST),” when it has VAT’s basic features: OECD Recommendation on VAT/GST to international trade.

So “GST versus VAT” is not a comparison between two inherently unrelated tax types. It is more useful to compare India’s GST framework with the particular VAT system of another country. VAT is not one uniform global law: jurisdictions share broad principles but set their own rules and institutions. The OECD reported that 175 countries and territories had implemented a VAT as of 1 July 2024; that dated figure is not a count for 2026. See the OECD’s country overview in Consumption Tax Trends 2024.

How India’s GST is structured

India’s GST applies to the supply of goods or services under the Indian legal framework. The Centre and states or union territories share roles in the system. Which component applies depends in part on whether a supply is intra-state or inter-state.

Intra-state supplies: CGST and SGST or UTGST

For a supply treated as intra-state, Central GST (CGST) and State GST (SGST) generally apply as the two components. In applicable union territories, the corresponding component is Union Territory GST (UTGST). India’s system therefore does not simply apply one undivided national tax to every transaction. The Central Board of Indirect Taxes and Customs (CBIC) overview describes the central and state components and the taxes subsumed when GST was introduced.

Inter-state supplies: IGST

For a supply treated as inter-state, Integrated GST (IGST) applies. It is collected by the Centre and apportioned under the law. This mechanism supports the destination principle: tax is attributed to the jurisdiction associated with consumption or the legally determined place of supply, rather than simply remaining where production began.

CBIC illustrates the principle with a vehicle produced in one state and consumed in another: the destination state receives the relevant state component. That example explains the broad logic, but actual place-of-supply outcomes depend on statutory rules and the facts of the transaction. CBIC’s Sectoral FAQs discuss the intra-state and inter-state components and the example.

What “Input Tax Credit” means

Input Tax Credit (ITC) is the mechanism that prevents eligible business inputs from being taxed again without credit as the supply moves through the chain. A registered business may, subject to legal conditions and restrictions, credit qualifying input tax against output tax payable. In general terms, a business charges tax on taxable supplies and offsets eligible tax paid on inputs; the consumer at the end of the chain does not claim that business credit.

ITC is not an automatic refund for every business purchase. Section 16 of the Central Goods and Services Tax Act sets eligibility requirements for registered persons, and legislation and rules impose documentation requirements and restrictions, including cases where credit is unavailable. The CBIC tax information portal’s section 16 text is the relevant starting point for the statutory conditions. Whether a particular purchase qualifies depends on the applicable law and the taxpayer’s circumstances.

GST vs. VAT: the practical differences

Comparison Shared VAT/GST principle India’s GST framework
Tax purpose and base A tax on final consumption collected through stages. GST applies to supplies of goods or services under Indian law.
Business credits Eligible input tax is generally deducted from tax due on outputs. ITC is subject to statutory eligibility, records, and restrictions.
Geography Consumption taxes commonly use destination principles. Intra-state supplies use CGST plus SGST or UTGST; inter-state supplies use IGST, with apportionment governed by law.
Government structure Implementation depends on each jurisdiction’s institutions. Central and state or union-territory components operate within India’s federal framework, with a role for the GST Council.
Rates and exemptions Each jurisdiction establishes its own classifications and rates. Rates and exemptions depend on Indian classifications and applicable notifications; check current official sources for a specific item or service.

The comparison is about implementation, not a universal rule that VAT means one national tax while GST means a federal one. The OECD’s International VAT/GST Guidelines set out common principles while recognizing that countries implement them differently.

Why rates and transaction treatment need checking

GST rates are not one flat rate for every good or service. Classification, exemptions, place-of-supply rules, legislation, and notifications can affect the treatment of a transaction. CBIC’s GST Rates FAQs provide selected examples, not a complete rate schedule. For a current rate or a particular supply, consult the latest official notifications and relevant legal provisions instead of applying an example to unrelated items.
